Europe is facing a low-growth squeeze rather than a uniform recession: the euro-area economy still expanded in the second quarter of 2026, but annual growth is weak and an energy shock is lifting inflation again. The European Central Bank’s September 2026 baseline puts real GDP growth at just 0.9% for 2026, while HICP inflation averages 3.0% and peaks at 3.6% in the fourth quarter. Growth is expected to improve to 1.4% in 2027 and 1.5% in 2028 if energy prices settle, but households, exporters and manufacturers are already feeling the strain.
Why is Europe’s economy slowing while inflation is still high?
Energy prices are pushing headline inflation up faster than weak demand can pull it down. The ECB says the rebound is being driven mainly by crude oil, refined products, gas and electricity. Those costs pass quickly into the Harmonised Index of Consumer Prices (HICP), while the second-round effects on wages, services and supply chains take longer to appear.

Euro-area GDP grew 0.4% quarter on quarter in the second quarter of 2026, according to Eurostat. The ECB expects adjusted growth to slow to 0.2% in the third quarter before reaching 0.3% in the fourth. Positive quarterly figures therefore coexist with an annual growth rate that feels close to stagnation: the ECB projects only 0.9% real GDP growth for the whole of 2026. The European Commission also forecasts 0.9%, while the OECD’s September interim outlook is close at 1.0%.
Households are an important transmission channel. The energy shock cuts real disposable income, and uncertainty encourages precautionary saving, so private consumption is expected to remain moderate in the near term. Consumption can recover if real wages regain ground and energy inflation fades, but that improvement is not immediate.

Is Europe heading into stagflation?
Europe is not in a confirmed, economy-wide stagflation episode. The baseline is weak growth with temporarily elevated inflation, and the outcome depends heavily on how long the energy shock lasts.
| Scenario | Growth and inflation implication | What it would mean |
|---|---|---|
| ECB baseline | GDP growth of 0.9% in 2026, 1.4% in 2027 and 1.5% in 2028; HICP inflation averages 3.0% in 2026, peaks at 3.6% in Q4 2026, then reaches 2.5% in Q2 2027 and approaches 2% afterward if the shock fades. | A prolonged squeeze, followed by gradual disinflation and recovery. |
| Adverse | More persistent energy pressure raises inflation and weakens growth relative to the baseline. | Households lose purchasing power for longer, limiting consumption and investment. |
| Severe | GDP growth falls to 0.4% in 2027 and HICP inflation reaches 5.4%. | A clear stagflation-like shock, with very little growth and substantially higher prices. |
| Milder | Energy prices normalize faster, producing quicker disinflation and stronger growth. | The ECB has more room to support demand as real incomes improve. |
The ECB stresses that its baseline assumes the energy shock dissipates and that uncertainty around that assumption is high. That conditionality is why a single forecast should not be read as a guarantee.

National results are diverging sharply. In the second quarter of 2026, GDP rose in 22 EU countries, was unchanged in three and fell in Austria. Among the largest economies, Poland and Spain grew fastest, while France was flat.

The August HICP range—from 6.3% in Romania to 0.3% in Sweden—shows why the euro-area average can conceal very different household experiences. These figures are national HICP readings, not a ranking of overall economic health: countries can combine stronger output with high inflation or weak output with comparatively stable prices.

Why Germany is the clearest warning signal
Germany’s data show the “losing steam” side of the story. Industrial production dropped 1.5% month on month in July 2026, retail sales fell 3.4%, and services output was 0.6% below its level a year earlier. Its August economic-sentiment index was 94.1, below the long-term average of 100.
Germany is also a focus of the recovery effort. Defence and infrastructure spending, together with AI-related investment, are expected to support domestic demand. The ECB estimates that defence and infrastructure spending add 0.5 percentage points cumulatively to euro-area growth over 2025–28, with a particularly important role for Germany.

What is keeping Europe from a deeper downturn?
The labour market remains the strongest stabilizer. Euro-area unemployment was 6.4% in July 2026, and employment was 0.5% higher than a year earlier. Continued employment protects household income and prevents a weak-growth period from turning into a broad jobs recession.
Public investment is another support. Defence and infrastructure programmes create demand even while private consumption is cautious. AI-related investment adds to that impulse, although Europe is less exposed than the United States to the global boom in AI goods.

This resilience has a cost for inflation control: firm employment can keep wage and services inflation from falling quickly. The result is a less dramatic downturn, but also a slower return to the ECB’s price-stability objective if energy costs remain high.
Why are competitiveness and exports adding to the pressure?
The ECB expects euro-area exports to remain subdued. A stronger euro makes European goods less price-competitive abroad, US tariffs restrict access to a major market, and longstanding competitiveness problems weigh on manufacturing. Europe’s smaller exposure to the global AI-goods surge means it cannot rely on that export cycle to offset softness elsewhere.

When external orders weaken at the same time that financing costs are elevated, companies have more reason to delay capacity expansion, even when public investment is rising.
Will the ECB have to keep rates high even if growth is weak?
The policy trade-off is unusually sharp. Weak consumption and subdued exports argue for easier financial conditions, but an energy-driven inflation rebound limits how quickly monetary policy can respond. The ECB must distinguish a temporary energy-price surge from persistent inflation in wages and services.

If energy inflation fades as assumed, headline HICP should decline toward 2% after the second quarter of 2027, allowing policy support to reach demand more effectively. If the shock persists, easing too quickly could allow higher energy costs to spread through wages, services and expectations. The adverse and severe scenarios therefore imply a slower or more cautious response even as growth deteriorates.
For readers, the key distinction is between headline inflation and underlying pressure. Oil, gas and electricity can move the headline measure rapidly; the more durable policy problem is whether those increases become embedded in pay settlements, service prices and business costs.
What should determine the next reading of Europe’s economy?
- Energy prices: whether crude, refined products, gas and electricity continue rising or begin to normalize.
- Household demand: whether real wages recover enough to release precautionary savings.
- Industrial activity: especially German production, retail sales and export orders.
- Investment delivery: the speed at which defence, infrastructure and AI projects become actual spending.
- Labour-market data: whether employment remains resilient without keeping service and wage inflation elevated.
- External demand: the effects of euro appreciation, US tariffs and weak competitiveness on exports.
These indicators will determine whether 2026 proves to be a temporary energy-led squeeze or the beginning of a longer period of stagnation.
Frequently Asked Questions
Why can Europe post quarterly growth while people feel the economy is stagnant?
Quarterly GDP measures the change from one three-month period to the next, while annual growth compares the overall level with the previous year. A few small quarterly increases can therefore coexist with a low level of activity, weak industrial output and little improvement in household purchasing power.

How does Ireland affect euro-area GDP interpretation?
Large multinational accounting flows make Irish GDP unusually volatile and can distort the euro-area aggregate. Analysts often check domestic-demand measures and country-level data alongside the headline euro-area GDP rate.
Which inflation measure should households follow?
HICP is the harmonised measure used for cross-country comparisons, but a household’s personal inflation rate depends on its spending mix. Energy-intensive households can experience a much larger budget impact than the regional average when electricity, gas or fuel prices jump.
What would make the outlook improve faster than the ECB baseline?
A quicker fall in energy prices, recovering real wages and stronger delivery of public and private investment would lift demand while reducing headline inflation. A better export environment would add another source of momentum, particularly for industrial economies.
