Neither on-premises AI nor cloud AI is automatically cheaper. The lower-cost choice depends mainly on accelerator utilization, workload volatility, power and facility prices, staffing, data movement, and how quickly capacity must scale. Compare them with a five-year total-cost-of-ownership (TCO) model that puts both options on the same completed-workload unit, not by comparing a server purchase with a cloud hourly rate.

For on-premises infrastructure, count servers, networking, storage, racks or colocation, electricity, cooling, software, labor, maintenance, downtime, and residual value. For cloud services, count compute, storage, snapshots, transfer and egress, managed services, observability, support, and commitment terms. Then test 20%, 50%, and 80% accelerator utilization and several price and demand scenarios. This approach reveals when owning GPUs can beat renting them and when cloud flexibility is worth its premium.

What does total cost of ownership include for AI?

TCO is the full cost of delivering a defined amount of AI work over a chosen period. A five-year horizon is useful because it captures the initial purchase, several years of operation, maintenance and support, a possible refresh, and the value of equipment that can be resold or reused. It also makes the timing of cash payments visible: an owned cluster usually requires a large up-front investment, while cloud spending arrives as recurring operating expenditure.

The Australian Government’s cloud-cost guidance recommends accounting for migration, running, exit, lifecycle, and unit costs. Those categories prevent a comparison that treats cloud as “GPU hours only” or on-premises as “server price only.”

Risk and lifecycle Downtime allowance, maintenance, refresh, migration and residual value Migration in, egress, exit, portability work, commitments and discounts

Keep one-time migration and deployment work separate from recurring run costs. A cloud design that requires extensive data conversion or a new platform team may look inexpensive on an hourly-rate sheet but have a materially higher first-year cost.

How do you put on-premises and cloud workloads on the same basis?

Choose a workload unit that both environments can produce and measure. Examples include a completed training run, one million inference requests at a specified model and token length, one processed video hour, or one million images generated. Define the quality target, latency target, precision, batch size and acceptable failure rate with the unit.

Record the number of units completed during each period and divide total cost by that number. A GPU-hour is not a workload unit unless the same GPU-hour produces equivalent useful output in both environments. Different accelerator models, data pipelines and utilization levels can make equal clock time produce very different results.

Define the demand profile

  • Forecast average and peak units per month for five years.
  • Separate steady production from experiments, seasonal surges and emergency capacity.
  • Specify latency and availability requirements; a batch job and an interactive service should not share the same utilization assumption.
  • State data-residency, security and network-location requirements before pricing either option.

Measure utilization correctly

Use accelerator utilization that reflects useful work, not merely a process holding a device open. Include queue time, data-loading stalls, failed jobs, maintenance windows and capacity held for peaks. Run at least 20%, 50% and 80% utilization cases. At low utilization, owned hardware’s fixed costs are spread over fewer units; at high utilization, cloud usage charges rise but the same owned cluster can amortize well.

What costs belong in an on-premises AI model?

Start with the complete installed system, then annualize its cost over its useful life. Lenovo’s 2026 cost model includes hardware, maintenance, electricity, cooling and colocation for on-premises systems; those categories should be present even when equipment sits in your own building.

Capital equipment

  • GPU servers, accelerator cards, CPUs, memory, local NVMe and boot devices.
  • High-speed interconnects, switches, transceivers, cables, firewalls and load balancers.
  • Storage arrays, backup targets and spare components.
  • Racks, rack PDUs, UPS capacity and any generator or transfer equipment required for the deployment.
  • Installation, shipping, commissioning and acceptance testing.

Use the actual quote for the chosen configuration and record delivery dates. A server price without networking, storage and power distribution is not an installed-capacity price.

Facility, power and cooling

Estimate the electricity tariff in the facility’s region and multiply the IT load by the facility’s power-usage effectiveness (PUE). Include both the accelerator servers and ancillary equipment. Rack density may require liquid cooling, additional heat exchangers or a higher-capacity connection than a conventional enterprise rack.

ASHRAE warns that AI facilities create unusual power-density, thermal, cooling and interconnection requirements. Its description is direct: “AI data centers demand unprecedented levels of power and cooling, making energy and thermal efficiency central to their viability.” A room that has spare floor space may still lack the electrical or heat-rejection capacity for a dense GPU row.

Software and labor

Include operating-system and virtualization licenses, orchestration, model-serving software, security, monitoring, logging, backup administration and support contracts. Price the staff hours needed for procurement, installation, firmware updates, driver compatibility, scheduling, incident response and capacity planning. If existing employees will do the work, assign an internal rate rather than treating their time as free.

Maintenance, downtime and lifecycle

Apply the vendor’s maintenance rate to the covered hardware and include replacement parts, on-site response and support renewals. Add an explicit downtime allowance for failures, planned maintenance and capacity lost while a component is being repaired. Estimate a useful life and a refresh date; then subtract realistic resale or residual value at the end of the five-year period. Do not assume the equipment remains fully productive until year five if model sizes or interconnect requirements make a refresh necessary earlier.

What costs belong in a cloud AI model?

Cloud cost models must include more than the displayed accelerator rate. Lenovo Press notes that cloud platforms suit short-term and bursty workloads, but usage-based pricing can create high long-term costs. The model should show each recurring and variable charge.

Compute and commitments

  • GPU or CPU instance time, including the exact region, machine type, accelerator count and billing granularity.
  • Idle time, warm pools and capacity reserved to meet latency targets.
  • On-demand, committed-use, reserved or spot pricing, with the term and interruption assumptions recorded.
  • Managed training, batch, container, scheduler or inference-service charges that sit above raw VM time.

Lenovo lists an AWS p5.48xlarge with eight H100 GPUs at $55.04 per hour in a 2026 example. Treat that figure as a dated, region- and configuration-specific illustration, not a universal current price. Recheck the provider’s official rate for the required region and contract before using it in a decision.

Storage, snapshots and data movement

Count hot, warm and archive storage separately, along with snapshot capacity, backup retention, replication and retrieval. Measure data entering the service and, especially, data leaving it. Egress can dominate a design that repeatedly sends large datasets to another region, customer or on-premises system. Include private-link, interconnect or dedicated-network charges where applicable.

Platform operations and support

Add observability ingestion, log retention, metrics, tracing, security services, key management, vulnerability scanning, managed databases and queues used by the AI pipeline. Include the selected support plan and any minimum monthly fee. If a managed service replaces staff work, compare its charge with the labor it actually displaces rather than assuming a one-for-one saving.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Migration and exit

Estimate the engineering time to containerize workloads, adapt drivers, move data, validate model quality and retrain operators. At the end of the period, include export, data-transfer and re-platforming work. A commitment discount may lower the run rate while reducing the ability to change regions or providers; model the cost of unused commitment when demand falls.

How do you build a five-year comparison step by step?

  1. Write the workload definition. Specify the model, input and output size, quality, latency, availability and unit to be counted.
  2. Forecast demand by month. Mark baseline, peak and experimental demand, and identify the minimum capacity needed for service-level objectives.
  3. Choose comparable configurations. Select the on-premises accelerator count and cloud instance type that can meet the same throughput and latency target. Document any performance difference.
  4. Gather one-time on-premises costs. Obtain prices for servers, networking, storage, racks, PDUs, UPS equipment, installation and commissioning.
  5. Gather recurring on-premises costs. Enter electricity tariff, PUE, cooling or colocation fee, software, staffing, maintenance and downtime assumptions.
  6. Gather cloud prices. Record compute, storage, snapshots, transfer, egress, managed services, observability and support for the chosen region and billing plan.
  7. Set lifecycle assumptions. Enter useful life, refresh timing, residual value, migration costs, exit costs and any commitment term.
  8. Calculate annual and five-year totals. Keep capital cash flow in the purchase year, then show annual operating costs and any refresh outlay separately.
  9. Divide by completed workload units. Use the same unit and quality threshold in both scenarios.
  10. Run sensitivity cases. Recalculate at 20%, 50% and 80% accelerator utilization, and vary energy price, cloud rate, staffing, refresh timing and demand volatility.
  11. Review non-price constraints. Check residency, latency, procurement lead time, security, skills, failure recovery and scaling speed before selecting the lower-cost scenario.

What formulas should the model use?

Use these equations as the core of a spreadsheet or financial model:

On-premises annualized cost = (capex − residual value) ÷ useful life + electricity + cooling + space/colocation + software + labor + maintenance + downtime allowance

Cloud annual cost = compute usage + storage + transfer + managed services + support − discounts or credits

Effective cost per workload unit = total period cost ÷ completed workload units

For a five-year view, sum each year’s costs, add migration and refresh events in the year they occur, subtract residual value when the equipment is sold or credited, and optionally discount future cash flows to calculate net present value (NPV). Keep an undiscounted total alongside NPV so operational managers can see the actual budget requirement.

Finding the break-even utilization

Hold the workload unit and configuration constant, then increase owned-accelerator utilization until its five-year cost per unit equals the cloud cost per unit. The resulting utilization is a break-even point, not a promise: it changes when power, staffing, cloud rates, refresh timing or demand changes. Report the break-even as a range if those inputs are uncertain.

Which comparison factors can outweigh the spreadsheet total?

Factor Why it changes the decision Questions to document
Utilization and volatility Fixed owned costs favor steady, high use; cloud favors intermittent or unpredictable demand. How much capacity is idle, and how often do peaks occur?
Five-year cash flow Ownership concentrates spending at purchase and refresh; cloud spreads spending but can accumulate. Is capital available, and what financing or discount rate applies?
Performance per dollar Different accelerators, networking and data pipelines produce different useful throughput. How many accepted workload units does each configuration complete?
Latency and residency Local processing may reduce round-trip delay or simplify residency controls. Where must data and inference responses be processed?
Egress exposure Repeated exports can turn a low compute bill into a high transfer bill. How many gigabytes leave the service each month?
SLA and staffing Cloud support and managed services can reduce operational work; ownership requires internal coverage. Who handles a failed node at night, and what response time is required?
Procurement lead time Buying and installing servers can take months, while cloud capacity may be available immediately or constrained during shortages. When must the workload be live, and what is the cost of delay?
Scaling speed Cloud capacity can expand or contract quickly; an owned cluster may remain overbuilt after a peak. Can demand be forecast well enough to size a fixed fleet?

How do power density and facility limits affect the result?

Power and heat are capacity constraints, not merely line items. A high-density rack can require liquid cooling, upgraded distribution, additional breakers, a larger UPS and a new interconnection. Colocation providers may charge for reserved power even when average utilization is low. Conversely, a company with an existing data center may have sunk facility capacity that lowers incremental space cost, but it should still charge the incremental electricity, cooling and staffing required by the GPU fleet.

Epoch AI estimates that a one-gigawatt AI data center requires $38 billion in upfront capital expenditure and $0.9 billion in annual operating expense in its 2026 estimate. It also estimates that servers account for 60% of annualized total cost. These figures describe hyperscale-scale facilities, not a small enterprise cluster, but they illustrate why electrical and thermal infrastructure can materially affect AI economics.

What should a practical model spreadsheet contain?

Build separate input, calculation and output sections so that every assumption can be changed without rewriting formulas.

Inputs

  • Accelerator count and model, server price, networking and storage configuration.
  • Useful life, refresh year and residual value.
  • Target utilization, watts per accelerator, PUE and electricity tariff.
  • Rack or colocation fee, staffing hours and loaded labor rate.
  • Maintenance percentage, downtime allowance and software costs.
  • Cloud hourly rate, region, storage TB-month, snapshots, egress GB, managed services, support plan and discount term.
  • Monthly workload units, peak multiplier and demand-volatility cases.

Outputs

  • Annual cash cost and five-year total for each option.
  • Optional discounted NPV and the timing of major payments.
  • Completed workload units and effective cost per unit.
  • Break-even accelerator utilization.
  • Sensitivity chart for utilization, energy price, cloud rate, staffing, refresh timing and demand volatility.
  • Capacity shortfall, idle capacity and any unmet latency or residency requirement.

A numerical verdict is not established until a GPU model, region, utilization target, electricity tariff and contract assumptions are supplied. Refresh prices and availability at the time of purchase; accelerator markets and cloud rates change faster than a five-year plan.

When does buying GPUs usually beat renting cloud GPUs?

Ownership tends to become financially attractive when demand is steady enough to keep the accelerators busy, the organization can fund the initial purchase, electricity and cooling are reasonably priced, and the team can operate the environment without adding disproportionate labor. It is less attractive when utilization is low, demand is highly uncertain, procurement would delay revenue, or workloads require frequent changes in accelerator type.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Cloud services tend to earn their premium when workloads are bursty, experimental or geographically distributed; when rapid scaling and managed operations matter more than the lowest steady-state unit cost; or when data-residency and latency requirements can be met in the selected region. A hybrid design can reserve a predictable baseline on owned hardware and send peaks or short-lived experiments to the cloud, but model the networking, synchronization and operational complexity rather than assuming both sides combine for free.

How should you present the final decision?

Show the base case, the three utilization cases and the assumptions that drive the largest change. Present both five-year cost and cost per workload unit, then list constraints that could disqualify an option even if it is cheaper. State which figures are quotes, which are estimates and which are one-time allowances. A decision is defensible when another reviewer can change a tariff, cloud rate or utilization value and reproduce the result.

Frequently Asked Questions

What utilization rate should I assume for owned AI GPUs?

Use an observed useful-work rate if you have production telemetry. For a new deployment, model at least 20%, 50% and 80% utilization rather than selecting one optimistic figure; include queue time, data stalls, maintenance and capacity held for peaks.

How do I account for a cloud commitment that goes unused?

Treat the commitment as a fixed charge for the contracted term and add the cost of unused capacity in low-demand months. Compare that result with on-demand pricing and with the operational cost of moving workloads if the commitment prevents a region or provider change.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Should depreciation be included in an AI infrastructure comparison?

Include depreciation or annualized capital cost to compare economic cost, but also show actual cash payments. Depreciation spreads the purchase over useful life; it does not remove the up-front cash requirement or the cost of a refresh.

Can an existing data center make on-premises AI appear cheaper than it is?

Yes. Sunk space can hide incremental power, cooling, UPS, interconnection, maintenance and staffing requirements. Charge the model for every resource that the GPU deployment consumes, while separately identifying truly sunk costs that will not change under either option.
