The right way to evaluate a late-stage AI startup is to underwrite two things at once: a private security with limited disclosure and an operating technology business whose costs, performance and dependencies can change quickly. Start by verifying the issuer and offering, then rebuild revenue and fully loaded AI economics from contracts and cash. Verify paid customer outcomes, test the product on representative work, trace data and intellectual-property rights, map model and cloud dependencies, assess governance, and model dilution and liquidation waterfalls. Decide only after writing explicit pass, watch or decline conditions. A polished demo, famous backer or fast-growing usage chart is evidence to investigate—not proof of value.

Why does a late-stage AI startup require two kinds of diligence?

A late-stage round may look more mature than an early seed investment, but private-company disclosure can still be limited. The U.S. Securities and Exchange Commission (SEC) warns that private placements may not provide the information available in a public offering and that investors may have to obtain what they need to make an informed decision. You therefore have to analyze both the security you are buying and the business that is supposed to create its value.

As a security, the investment is affected by the issuer’s legal identity, exemption, capitalization, liquidation preferences, transfer restrictions, future financing and exit waterfall. As a business, it depends on customer value, model and cloud costs, data and code rights, reliability, security, management and access to capital. A company can be excellent on one dimension and still be a poor investment if the offered terms leave little value for your class of shares or if the business needs a favorable financing market to survive.

  • Security question: What exactly are you buying, what rights attach to it, and what could you recover in different exit scenarios?
  • Operating question: Can the company produce durable cash flows after inference, cloud, data, support and human-review costs?
  • Evidence question: Which claims are supported by contracts, invoices, logs, test results and signed assignments rather than presentations?

What should you request before believing the investment story?

Ask for a complete data-room index before management walks you through a narrative. The absence of a document is itself a diligence finding; do not silently fill gaps with assumptions.

Area Documents or evidence to request What to reconcile
Issuer and offering Exact legal issuer name, security type, exemption, offering memorandum or equivalent, board approvals and use of proceeds Whether the entity selling the security is the entity that owns the contracts, IP and bank accounts
Capital structure Current fully diluted cap table, prior financing documents, option-pool history, SAFEs, notes, warrants and side letters Ownership, conversion terms, hidden dilution and seniority
Financials Monthly income statements, balance sheets, cash statements, bank evidence, budgets, debt schedules and tax filings where available Revenue, cash collections, burn, obligations and runway
Customers Material contracts or order forms, invoices, payment records, deployment schedules, renewal data and reference permissions Paid production use versus pilots, unpaid usage, forecasts and signed-but-not-started work
Technology Architecture diagrams, model-provider agreements, evaluation reports, incident logs, uptime data and release history Performance, cost and availability under realistic operating conditions
Legal and risk IP assignments, open-source inventory, data licenses, privacy terms, security policies, insurance, litigation and regulatory correspondence What the company owns, what it merely licenses and where a dispute or outage could stop operations

For a Regulation D offering, the SEC says Form D must be filed no later than 15 days after the first sale. The filing is brief and does not replace diligence. As the SEC states, “Form D does not represent SEC approval or registration.” Treat the filing as a compliance data point, not a safety certification.

How do you verify that the offering and issuer are real?

Start with identity and authority, before reviewing growth projections. Confirm the exact legal name, jurisdiction, entity number, bank account receiving funds and the person authorized to sign. Match that entity to customer contracts, intellectual-property assignments and the board consent approving the round.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Identify the security. Determine whether you are being offered preferred stock, common stock, a SAFE, a convertible note, a revenue interest or another instrument. Obtain the complete instrument, not a summary slide.
  2. Confirm the exemption and filings. Ask which securities-law exemption is being used, when the first sale occurred and whether required notices were filed. A filing does not mean a regulator reviewed the investment.
  3. Read transfer and resale limits. Private securities can be illiquid indefinitely. Ask whether company consent, a right of first refusal or other restrictions apply to transfers.
  4. Check use of proceeds and debt. Compare the stated use of funds with the budget, outstanding obligations, covenants and any related-party transactions.
  5. Reconcile approvals. Board and stockholder consents should match the security, price, option-pool treatment and investor rights in the definitive documents.

Private-placement memoranda are not mandatory in every offering and generally are not regulator-reviewed. The SEC cautions that such documents may not present benefits and risks in a balanced way. Read promotional material as an assertion list to verify, not as an independent report.

How do you tell whether AI startup revenue is real?

Rebuild revenue from customer-level contracts to invoices and cash. ARR, bookings, usage, pipeline and management forecasts describe different things and cannot be substituted for one another.

Classify every dollar

Category Count as current paid production revenue? Evidence to require
Paid production deployment Usually, subject to accounting treatment and delivery Executed contract, invoice, payment, active usage and deployment record
Pilot or trial Only if paid and delivered under the contract; otherwise keep separate Pilot terms, fees, end date and conversion decision
Signed but not started No; it is contracted backlog, not delivered revenue Start milestone, acceptance terms and cancellation rights
Unpaid usage or credits No Usage logs and explanation of whether credits expire or convert
Pipeline and forecast No Named opportunity, stage definition, probability method and historical conversion

Perform a customer-by-customer reconciliation

  1. Request the order form, pricing schedule, renewal date, implementation obligations and termination rights.
  2. Match the billed amount to the general ledger and then to bank collections. Investigate aged receivables, credits, refunds and unusual quarter-end invoices.
  3. Match usage and deployment status to the billing period. A large contract with no production activity may be delayed, subsidized or contingent.
  4. Recalculate gross retention, net retention, expansion and churn from the underlying customer list. Ask management to define each metric in writing.
  5. Separate one-time services, implementation fees and usage charges from recurring subscription revenue.

Concentration matters as much as the total. Model the effect of losing, delaying or renegotiating each major customer. Ask who owns the renewal decision, what measurable outcome the customer receives and whether the workflow could be rebuilt with a general-purpose model or conventional software.

How should you calculate margins when AI usage is variable?

Use fully loaded gross and contribution margins, not a software-margin assumption. For each product and customer segment, include model inference, embedding and retrieval, cloud compute and storage, data licensing, observability, support, human review, payment processing and implementation work that is necessary to deliver the service.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A practical contribution calculation is:

Contribution margin = recognized revenue − model and cloud costs − data costs − variable support and human-review costs − other delivery costs.

Then examine how that margin changes with token volume, context length, retrieval frequency, latency requirements, model mix and customer behavior. Ask whether usage can grow faster than revenue, whether contracts include usage caps or pass-through pricing, and who bears the cost of a more expensive model or a sudden provider price change.

  • Rebuild cash balance and monthly burn from bank evidence, not only an annual budget.
  • Include committed cloud capacity, minimum-spend contracts, leases, severance exposure and implementation obligations.
  • Test runway if hiring continues, inference costs rise, collections slow or a major customer delays launch.
  • Model the next financing arriving late or at a lower valuation. A plan that survives only with an optimistic round is a material risk.

There is no universal late-stage AI margin or valuation threshold that applies equally to a foundation-model company, an application vendor, an infrastructure provider and a services-heavy business. Use the company’s cost architecture and financing needs rather than an invented market benchmark.

How do you verify customer value instead of being impressed by a demo?

A demo is selected evidence. Customer diligence should establish a before-and-after business outcome and the customer’s willingness to keep paying.

Questions for each material customer

  • What process existed before deployment, and what changed afterward?
  • Is the customer paying for production use, a time-limited experiment or subsidized access?
  • Does the product reduce labor, reduce risk, increase revenue, improve speed or merely create novelty?
  • Who owns renewal, and what event or budget decision determines it?
  • What usage, quality or service-level condition could trigger termination or a price reset?
  • Could the customer reproduce the workflow internally with a general model, an incumbent vendor or ordinary automation?

Request permission to speak with an operating user, not only an executive sponsor. Compare the customer’s stated outcome with product logs, support tickets and renewal behavior. A reference that cannot discuss deployment friction, exceptions and total cost is less informative than a candid account of limitations.

The SEC’s private-placement checklist emphasizes checking competitors, management experience, product and technology claims and the reasonableness of expectations. Investor-protection agencies also warn that AI hype, guaranteed returns, unrealistic claims and high-pressure tactics are fraud red flags.

How do you test whether an AI startup’s product actually works?

Use a written evaluation that resembles the customer’s work, not a curated screen share. The company should provide representative tasks, held-out cases, adversarial or edge cases, a baseline and a way to reproduce results.

  1. Define the use case and success metric. Specify accuracy, completion rate, cost, latency, uptime, escalation rate and the business consequence of an error.
  2. Build a representative test set. Include normal cases, rare cases, malformed inputs, ambiguous requests, multilingual or domain-specific examples where relevant, and cases withheld from development.
  3. Set a baseline. Compare with the customer’s existing process, a human workflow, conventional software or a general model. State the baseline’s cost and quality.
  4. Record failure behavior. Capture hallucinations, omissions, unsafe outputs, confidence or abstention behavior, prompt-injection susceptibility and the amount of human review required.
  5. Measure operating cost. Record tokens, retrieval calls, model mix, compute, storage, review time and latency at the workload level.
  6. Repeat after change. Re-run the suite when the provider, prompt, retrieval system, data pipeline or safety layer changes. A single benchmark score cannot establish durability.

NIST’s AI Risk Management Framework is designed to help organizations manage AI risks and build trustworthiness into design, development, use and evaluation. NIST’s AI Resource Center provides testing, evaluation, verification and validation resources. Use those principles to ask for monitoring, documentation and incident-response evidence, not just a leaderboard result.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ask what happens when the system is uncertain, wrong, unavailable or attacked. Require escalation rules, rollback procedures, model-version records and customer notification practices. Also ask whether quality depends on hidden manual work that is omitted from the reported cost or accuracy.

What should you check about data, intellectual property and security?

Trace rights through the entire system: training data, customer inputs, prompts, outputs, source code, model weights, open-source components and research collaborations. A product is not a durable asset if the company cannot show that it may use the underlying data and code.

Ownership and permission checklist

  • Obtain licenses or other permissions for training and retrieval data, including restrictions on commercial use, retention and onward sharing.
  • Confirm customer contracts address input ownership, output rights, model training, deletion and use of aggregated data.
  • Verify that employees, contractors, advisors and collaborators assigned inventions, code and improvements to the company.
  • Review the open-source inventory, licenses, notices and any copyleft or disclosure obligations.
  • Identify third-party model terms that limit fine-tuning, redistribution, output use or competitive development.

Security and resilience questions

  • Who owns security, and what access-control, key-management and logging practices are mandatory?
  • What incidents, vulnerabilities, data-loss events or customer notifications have occurred?
  • How are suppliers assessed, patched and removed when risk changes?
  • How often are backups restored and continuity plans exercised?
  • What insurance, contractual indemnity and liability caps apply to an AI error or breach?

An SEC-filed AI issuer disclosure illustrates the risk category: dependence on large-language-model availability, affordability, performance, reliability, regulation, societal acceptance and technology change can affect viability, revenue generation and the need to raise additional funding. Treat each dependency as a financial assumption to model, not as a footnote.

How do you measure model, cloud and strategic-partner concentration?

Make a dependency map for every critical supplier and partner. For each, record pricing, capacity, service-level terms, data access, exclusivity, switching time, fallback providers, migration cost and the partner’s information or control rights.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Dependency Evidence to collect Downside scenario
Foundation-model provider API or license terms, price schedule, rate limits, training-use terms and outage history Price increase, model retirement, degraded quality or blocked use case
Cloud or accelerator capacity Committed spend, capacity reservations, region availability and exit terms Capacity shortage, minimum-spend burden or migration delay
Data supplier License scope, renewal, provenance and substitution options Rights lapse, quality falls or supplier becomes a competitor
Strategic distributor Exclusivity, referral economics, customer ownership and termination rights Partner changes priorities, competes or claims customer and data access

A strategic relationship can be both a moat and a concentration risk. Compute credits, preferred capacity and distribution may accelerate growth while making the company dependent on one counterparty. FTC materials on AI partnerships identify computing access, engineering talent, switching costs, governance rights, exclusivity, competition and sensitive information as important issues. As FTC Chair Lina M. Khan put it, “As companies rapidly deploy generative AI technologies, enforcers and policymakers must stay vigilant to guard against business strategies that undermine open markets, opportunity, and innovation.”

Ask how long a migration would take, who would pay for it, whether customer data can move, and whether contracts permit the fallback provider. A technical fallback that cannot be exercised within the customer’s required uptime is not a practical fallback.

What should you review about management and governance?

Assess whether the team has delivered comparable products, sold into the claimed market and handled incidents under pressure. A strong technical founder does not automatically establish enterprise-sales, compliance or financial-control capability.

  • Map responsibility for product quality, security, privacy, finance, regulatory matters and customer commitments.
  • Identify key-person dependence and succession plans for founders, model specialists and customer owners.
  • Review board composition, meeting materials, dissent records and whether directors can challenge technical and financial assumptions.
  • Ask who can stop a launch, approve a high-risk use case or require human oversight.
  • Review policies for AI claims, customer disclosures, privacy, security, incident response and model updates.
  • Check how exceptions are documented and whether incentives reward bookings at the expense of durable margin or safety.

NIST states that AI RMF 1.0 is being revised as part of the White House AI Action Plan. Standards and policy context can therefore change during the life of an investment; ask management how it tracks and implements changes rather than treating current compliance as permanent.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For strategically sensitive or dual-use businesses, include investor identity, networks, influence rights, information access and post-investment monitoring. Australia’s official Investee Due Diligence Guidance treats pre-investment risk posture, investor assessment, risk management and ongoing monitoring as part of diligence for startups and critical technologies.

How do you evaluate the cap table, liquidation preferences and control rights?

Rebuild the fully diluted cap table yourself. Include issued shares, options granted and reserved, warrants, SAFEs, convertible notes, promised grants, side letters and any instruments that convert on a new round or change of control.

Term Question to answer
Liquidation preference How much is paid before common or junior preferred holders, and is it 1x, multiple or another amount?
Participation After receiving the preference, can the holder also share pro rata in the remainder?
Conversion When can a holder convert, and which outcome is economically better?
Anti-dilution What happens after a down round, and who bears the adjustment?
Protective provisions Which actions require a class vote or investor consent?
Board and information rights Who appoints directors, receives information or vetoes key decisions?
Future financing How much capital is required, and what ownership remains after the next round?

Model at least three outcomes:

  • Downside: slower growth, customer loss, higher inference costs, delayed financing and a down round.
  • Base: management’s plan with assumptions independently reconciled to contracts, usage, hiring and cash.
  • Strong outcome: the company reaches proposed growth and margin targets but still pays the negotiated preferences and suffers future dilution.

For each case, calculate proceeds by security class, not just the company’s headline exit value. Include taxes where relevant, transaction costs, option-pool increases, conversion choices and any debt repayment. The key question is whether your security receives enough value after dilution, preferences, control rights, future capital needs and illiquidity—and whether you can withstand losing most or all of the investment.

How should you compare two attractive AI startups?

Compare evidence and investor economics on the same definitions. A weaker benchmark score can still belong to the better investment if its customers renew, margins are less exposed to variable inference costs, dependencies are diversified and the security terms are more protective.

Comparison axis Evidence-based question
Retention and expansion Are paid production customers renewing and expanding, or is growth mainly new-logo usage and pilots?
Unit economics What are gross and contribution margins after model, cloud, data, support and human-review costs?
Customer concentration What happens to cash and runway if the largest customer leaves or delays deployment?
Defensibility Are proprietary data, workflow embedment and switching costs stronger than a substitute built on a general model?
Dependency risk Can the company switch model, cloud, accelerator and strategic partners within an acceptable time and cost?
Rights and controls Are data rights, IP ownership, security maturity and regulatory responsibilities documented?
Capital intensity How much cash is needed to reach durable margins, and what if financing is delayed?
Security economics What dilution, preferences, vetoes and exit-waterfall outcomes apply to your instrument?

What are the red flags that should make you pause or decline?

Write stop conditions before the excitement of a financing process narrows your judgment. Pause or decline when any of these cannot be resolved with primary evidence:

  • Revenue cannot be reconciled to contracts, invoices, usage and cash collections.
  • Management refuses reasonable customer verification or provides only curated references.
  • The company cannot explain who owns training data, customer data, code, model weights, prompts or outputs.
  • One model or infrastructure supplier is essential and there is no credible fallback, migration plan or contractual protection.
  • A demo is treated as proof of production value, with no held-out evaluation, baseline, error analysis or cost record.
  • Guaranteed-return language, urgency, celebrity endorsement or pressure to invest replaces answers to basic questions.
  • The cap table omits options, SAFEs, notes, warrants, side letters or preference terms.
  • The company needs an optimistic next financing merely to meet payroll or contracted obligations.
  • Security incidents, regulatory exposure or customer indemnities are minimized rather than documented.

These are not automatic proof of fraud or failure. They are reasons to stop the investment decision until the missing evidence is supplied and independently reconciled. Limited disclosure, unrealistic claims, high-pressure tactics and illiquidity are specifically identified as material warning areas in SEC and investor-protection guidance.

What is a repeatable pass, watch or decline process?

Use the same sequence for every deal so enthusiasm about one product does not change your standards.

  1. Pass 1—identity and terms: verify the issuer, exemption, security, cap table, approvals, transfer limits and use of proceeds.
  2. Pass 2—financial reconstruction: reconcile revenue and collections, classify customer activity, calculate fully loaded margins and stress runway.
  3. Pass 3—customer proof: verify production outcomes, renewal ownership, concentration and substitutes with contracts, logs and references.
  4. Pass 4—technical asset test: run representative and adversarial evaluations, inspect monitoring and quantify cost, latency, uptime and human oversight.
  5. Pass 5—rights and dependencies: trace data and IP permissions, review security, and model supplier, cloud and partner failure scenarios.
  6. Pass 6—governance: assess team capability, board challenge, claims discipline, incident response and regulatory readiness.
  7. Pass 7—security outcome: model downside, base and strong cases through dilution, preferences, control rights and exit waterfalls.
  8. Decision: write the facts that support a pass, the evidence gaps that place the deal on watch, and the non-negotiable conditions that require a decline.

A pass means the material claims are supported and the security remains attractive under stress. A watch decision means the opportunity may be revisited after named evidence arrives; it is not an informal commitment. A decline is appropriate when unresolved risks could destroy value or when the company cannot provide the information needed to assess them.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

How should you document the final investment decision?

Keep a dated decision memo that separates facts, management representations, your calculations and unresolved assumptions. Record the source and period for every material metric, the definition used for ARR or retention, the customer sample reviewed, the product test protocol, the dependency map and the cap-table version.

List the specific events that would change your decision: a verified renewal, a replacement-provider test, an amended preference, a security remediation or a financing that extends runway. This turns diligence into an ongoing monitoring plan rather than a one-time presentation review. Private-company investors should also confirm that they can bear an indefinite holding period and a loss of most or all invested capital.

Frequently Asked Questions

What should I ask for in an AI startup data room?

Request the definitive financing documents, fully diluted cap table, monthly financial statements, customer contracts and collections, architecture and evaluation materials, IP assignments, data licenses, security records, supplier agreements, board approvals, debt schedules and litigation or regulatory correspondence. Ask for a data-room index and a list of missing documents so omissions are visible.

How can I check whether an AI startup’s ARR is overstated?

Reconcile each customer’s contracted amount to invoices, cash receipts, deployment status and renewal records. Separate recurring production revenue from implementation fees, pilots, credits, signed-but-not-started contracts, unpaid usage and pipeline, then recompute retention and expansion from the customer-level schedule.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What is a practical way to test an AI product before investing?

Use representative customer tasks, held-out and adversarial cases, a defined non-AI baseline and written success criteria. Record errors, abstentions, human-review time, latency, uptime and per-task cost, and repeat the evaluation after model, prompt, retrieval or data-pipeline changes.

How do model-provider contracts affect an AI startup investment?

Review price changes, rate limits, data-use rights, service levels, exclusivity, termination and portability. Quantify the time and cost to migrate, identify a technically usable fallback and model the effect of an outage, quality decline or provider becoming a competitor.

Can a high-growth AI startup still be a bad investment?

Yes. Dilution, liquidation preferences, participation rights, future financing needs, customer concentration and variable inference costs can leave your security with little value even if the company grows quickly. Analyze proceeds by security class in downside, base and strong exit cases rather than relying on the headline valuation.
