AI trading and traditional algorithmic trading are not mutually exclusive: an AI model can be one part of an algorithmic trading system. The useful distinction is how a system makes decisions, what it is allowed to do, and how its data, outputs, risks, and provider are supervised—not whether the service uses the label “AI.” Neither approach guarantees profit, and both can lose money or fail operationally.

What is the difference between AI trading and algorithmic trading?

Algorithmic trading is the broader idea: software processes information according to programmed instructions or a model, generates signals, and may route or execute orders. The logic can be a straightforward rule—such as a price threshold—or a more complex model. The defining feature is that software performs some part of the trading decision or execution.

“AI trading” is a broad, imprecise label for systems that use artificial-intelligence techniques in research, forecasting, trade selection, execution, or support functions. It does not identify a single model type or tell you how much of the process is automated. A tool marketed as AI may recommend a trade for a person to approve, or it may be connected to an account and place orders directly.

The categories overlap. An AI model can sit inside an algorithmic trading system, and an automated system can combine AI with ordinary rules, risk limits, and human approval. The CFTC Technology Advisory Committee’s 2024 report notes that it can be difficult to determine how firms use AI and that disclosures may not clearly distinguish predictive or generative AI from other algorithmic decision-making or machine learning. Ask what the system actually does rather than treating its label as a technical description.

Compare the system’s role, not its marketing name

  • Research aid: summarizes information or helps a person explore an idea, but does not issue a trading recommendation.
  • Signal generator: identifies a potential trade or market condition; a person or another system decides what to do.
  • Order recommender: proposes an order that requires approval before it is sent.
  • Execution system: sends orders automatically, potentially without a person reviewing each one.

These roles can be combined. Autonomy matters because an error in a research summary is different from an error that immediately generates and executes a large order. Find out who can approve, pause, or stop activity, and whether that control works while the market is moving.

How do the risks differ?

Automation is not itself a safeguard. A conventional program can place excessive or erroneous orders if its code, assumptions, inputs, or operational controls fail. AI-enabled systems inherit those risks and may add uncertainty about how a model reached an output, whether the data is reliable, and whether the model will behave consistently outside its development conditions.

The SEC’s 2020 Report to Congress on Algorithmic Trading describes significant operational and related risks from algorithmic trading in complex, interconnected markets. Its discussion of broker-dealer market-access controls includes measures reasonably designed to prevent orders that exceed preset credit or capital thresholds and checks for erroneous orders. Those requirements should not be read as proof that every retail app, bot, or third-party service has identical obligations or safeguards.

Risk area Traditional algorithmic system AI-enabled system What to examine
Software and operations A bug, bad configuration, connectivity failure, or faulty order can cause losses or affect market participants. The same failures remain; AI does not replace ordinary software and operational controls. Order-size and price checks, position or credit limits, access controls, monitoring, and a way to stop activity.
Data and assumptions Rules or models can stop working when the market no longer behaves as assumed. Poor-quality or manipulated data can distort outputs; a model can also fit historical noise rather than robust patterns. Data sources, quality checks, validation outside the training sample, and sensitivity to changed conditions.
Explainability A simple fixed rule may be inspectable, but complex systems can still be difficult to understand. Some models can be opaque, and generated explanations do not independently verify that an output is sound. Whether the provider can explain the decision logic, known limitations, and the conditions under which outputs should not be trusted.
Privacy and fairness Risks depend on what data is collected and how the provider handles it. AI can raise additional concerns around sensitive data, bias, and reliance on a small number of widely used models or providers. What account or personal data is collected, where it goes, who can access it, and what happens if a provider changes or fails.
Market interaction Interconnected automated systems can propagate mistakes or contribute to market stress. Similar concerns may arise if AI is combined with high-frequency trading; these are potential risks, not inevitable outcomes. How fast orders are generated, how the system responds to abnormal conditions, and how it is monitored.
Claims and fraud Automated systems may be promoted with unsupported or hypothetical performance claims. AI branding can be used to exaggerate capability or lend credibility to a fraudulent scheme. Independent evidence, provider identity and registration, actual fees, custody and account access arrangements, and withdrawal terms.

Conventional systems can fail when conditions change

A rule or model built around past prices, volatility, or correlations depends on assumptions about how markets behave. Those assumptions can become invalid. The CFTC’s Forex Frauds guidance warns that even a system adjusted to correlate with past market activity cannot establish that the same conditions will persist. A backtest is a description of what a strategy would have done under specified historical inputs; it is not proof of future returns.

AI adds model and data uncertainty

The CFTC Technology Advisory Committee’s 2024 report identifies concerns including opacity, overfitting, data poisoning, privacy, bias, concentration among providers, and invalid outputs. Overfitting occurs when a model captures patterns peculiar to its training data rather than a durable signal. Data poisoning means that contaminated or deliberately manipulated inputs can undermine its behavior. These risks are not limited to trading, but a system that can turn an output into an order can translate a flawed result into financial exposure quickly.

A fluent explanation from an AI tool is not the same thing as a reliable explanation of its underlying decision. Ask for a comprehensible account of the inputs, decision process, limits, and safeguards. If a provider cannot explain what would cause the system to behave differently—or what it does when inputs are missing or abnormal—you have little basis for evaluating its output.

Can AI trading bots guarantee returns?

No. AI cannot guarantee a profit, remove market risk, or reliably anticipate sudden events. The CFTC’s Office of Customer Education and Outreach states: “AI technology can’t predict the future or sudden market changes.” A claim of guaranteed returns is therefore not evidence of a superior model; it is a warning sign that warrants skepticism and independent verification.

Be careful with performance figures that omit the period measured, whether results are live or hypothetical, the fees and spreads included, the size of losses, or the assumptions used. A strategy can look attractive in a selected historical period and perform badly when market conditions change. Testimonials and screenshots do not establish that results are representative, independently verified, or achievable in your account.

The CFTC’s forex guidance says about two out of three retail foreign-exchange traders at registered U.S. dealers end each quarter in the red, based on quarterly profitability data. That statistic is specific to retail forex trading at registered U.S. dealers; it is not a result for all trading, all bot users, or AI strategies in particular.

What should you check before using an auto-trading service?

FINRA’s July 29, 2025 guidance on auto-trading services warns that automated trades can execute unsuitable investments before a user notices. It also flags unsupported profitability claims, “AI washing”—using AI language without substantiating the claimed role of AI—and requests for brokerage credentials. Treat access to your brokerage account as a material security and control decision, not a routine setup step.

  1. Identify who is offering the service. Record the provider’s legal name, the people responsible for it, and the entity that will handle your account or orders. Check firms and individuals through FINRA BrokerCheck where applicable. A professional-looking website or an AI-branded product does not establish registration or authorization.
  2. Verify any claimed regulated relationship independently. If a service says it works with a broker or other regulated firm, contact that firm through contact details you find independently and ask whether the relationship and the service are genuine. Do not rely only on a link, phone number, or claim supplied by the service itself.
  3. Find out exactly what the system does. Is it a research assistant, signal generator, order recommender, or direct execution tool? Which decisions require your approval? Can you stop open orders and disable access promptly? Do not infer these details from the words “AI,” “automated,” or “algorithmic.”
  4. Ask what data and methods support its decisions. Ask which data sources it uses, how missing, delayed, or abnormal data is handled, and how the provider tests performance beyond the data used to develop the strategy. Ask what assumptions a backtest makes and whether it accounts for trading costs and execution conditions.
  5. Inspect the risk controls and recovery plan. Look for order-size and price checks, limits on positions or exposure, monitoring, and a documented way to respond to outages, bad data, or unexpected order activity. No control makes a strategy risk-free; the point is to learn how the system detects and contains failures.
  6. Understand account access and data handling. Find out whether the service asks for brokerage credentials, what permissions it requests, whether it can withdraw or transfer funds, and how it stores and shares personal or financial data. Be especially cautious about requests that give a third party broad access when that access is not necessary for the stated function.
  7. Calculate the full cost and check execution arrangements. Include subscriptions, commissions or other fees, spreads, and slippage—the difference between an expected price and the actual execution price. Ask which brokerage account receives orders and who is responsible for execution. A strategy’s apparent return before these costs may not reflect what a user receives.
  8. Monitor the account after activation. Review activity and statements, including whether trades match the stated strategy and whether unexpected orders or fees appear. FINRA recommends monitoring account activity even when auto-trading is offered by a regulated provider. If the activity is not understood, use the broker’s official channels to restrict access or address it.

Questions a provider should be able to answer

  • What specific task uses AI, if any, and what parts use ordinary rules or other models?
  • What market, instrument, and account types is the service designed for, and what risks are outside its intended use?
  • How are performance claims calculated, and are they live results or hypothetical results?
  • What happens during unusual volatility, a data interruption, a software outage, or a model update?
  • Who can change the strategy, review an incident, or halt order execution?

If answers stay vague, shift to guaranteed returns, or depend on trust in an unexplained “proprietary AI,” do not treat that as a reason to lower your standards. The provider’s ability to describe its controls and limitations is part of what you are evaluating.

How should a trader or firm supervise an automated system?

Retail due diligence and institutional market-access controls are different things. A retail user can check a provider, limit permissions, and monitor activity, but should not assume those actions substitute for controls required of a broker-dealer. The SEC’s 2020 report describes broker-dealer controls designed to address orders that exceed preset credit or capital thresholds and orders that are erroneous. It does not establish that every app or third-party bot is subject to identical requirements.

For a firm operating an automated strategy, controls should be matched to the system’s autonomy and potential exposure. A signal that awaits review presents a different immediate order risk from software that can place orders continuously. Risk management should account for both the trading logic and the operational path from input to order.

  • Before release: define permitted instruments, order sizes, exposure limits, and conditions that require human approval. Test the software and its controls using scenarios that include abnormal inputs and operational failures.
  • During operation: monitor order flow and system health, set alerts for unusual activity, and ensure that a responsible person can intervene. A control that exists only in documentation is not an effective stop mechanism.
  • After an incident or change: review what the system did, preserve relevant records, and reassess whether the strategy, data, or controls need to be restricted or revalidated. Changes to a model or its inputs can change behavior.

These safeguards can reduce the chance or scale of some failures; they cannot eliminate market losses, guarantee that a model remains valid, or ensure that every unexpected event is caught in time.

What does a real-world AI trading fraud warning mean?

The CFTC’s AI trading-bot advisory describes a case involving Mirror Trading International, in which the agency said more than $1.7 billion in bitcoin from at least 23,000 people was involved over about three years. The advisory says bot claims were used in a fraudulent scheme. This is an example of fraud using trading-bot claims, not evidence that a legitimate AI trading method caused those losses or that every automated strategy is fraudulent.

The practical lesson is to verify the entity and claims before transferring funds or granting account access. A complex technical story does not replace evidence about who controls money, how orders are placed, what risks exist, and whether performance claims can be independently substantiated. If a service makes returns sound certain or discourages scrutiny, treat that as a serious warning sign.

Which approach is safer or better?

Neither label establishes that a system is safer or more profitable. A transparent, tightly limited conventional strategy can be easier to inspect than an opaque AI-enabled system, but conventional software can still be complex and fail. An AI component may be useful for a defined task, yet its presence does not prove an advantage and can make validation, explanation, and oversight harder.

Compare actual systems on autonomy, data quality, validation, explainability, controls, provider accountability, execution, and costs. If the provider will not clearly state what the software can do, what evidence supports its claims, and how to stop it, the missing information is itself relevant to the decision.

Frequently Asked Questions

Does “AI trading” mean the system places trades automatically?

No. The term can describe research or recommendations as well as direct execution. Confirm the service’s actual role and approval process.

Does a successful backtest prove a bot will make money?

No. A backtest reflects specified historical data and assumptions; it cannot establish that future market conditions will match them.
