For an AI startup, a term sheet is economically understandable only when you connect three items: the valuation definition, the ownership sold through every security, and the liquidation preference that controls who is paid first in an exit. A $5 million headline can describe very different founder outcomes depending on whether it is pre-money or post-money, whether an option-pool increase is imposed before the financing, and whether investors receive a participating preference. Read the capitalization math and the exit waterfall together rather than comparing valuation headlines alone.

What does valuation mean in a startup term sheet?

Pre-money valuation is the negotiated value of the company immediately before new investment. Post-money valuation is the value immediately after that investment. The arithmetic is straightforward, but the share-count assumptions behind it determine how much of the company founders and employees actually retain.

A term sheet should state which valuation it uses and define the fully diluted capitalization on which the price is based. “Fully diluted” generally means the shares outstanding plus the options, warrants and other rights that are counted for the financing calculation. The crucial question is whether an unallocated or newly expanded employee option pool is included in the pre-money denominator. Cooley GO specifically warns that including the pool in a fully diluted pre-money valuation changes dilution. Two offers with the same stated valuation can therefore produce different ownership percentages.

Pre-money versus post-money in a simple priced round

Suppose an investor puts $2 million into a company at a $8 million pre-money valuation. The post-money valuation is $10 million, so the investor owns 20% immediately after the closing ($2 million ÷ $10 million), before later issuances. If the same $8 million figure is described as post-money, the implied investment ownership is 25% ($2 million ÷ $8 million). Ask the drafter to show the pre-closing share count, the new shares issued and the resulting post-closing capitalization; do not infer those figures from the headline alone.

Why the option-pool location changes founder dilution

An investor may require the company to increase its option pool before the financing. If that pool is added to the pre-money capitalization, founders bear that dilution before the investor’s percentage is calculated. If it is created after the investment, the dilution is shared by the investor and the existing holders. The term sheet should state the target pool percentage, the date of measurement and whether the calculation uses issued options only or the entire reserved pool.

How much will a post-money SAFE dilute me?

For a post-money valuation-cap SAFE, Y Combinator’s formula estimates the ownership sold by dividing the SAFE investment by its post-money valuation cap. A $500,000 SAFE with a $5 million post-money cap therefore implies 10% ownership before the next priced round and before any later dilution. This is an illustration of the formula, not a forecast of the company’s eventual value.

The post-money cap includes the SAFE investment itself, but it does not include the new money in the later priced round or a new or increased option pool created for that round. Those later issuances dilute founders and SAFE holders. Multiple post-money SAFEs are additive for this ownership estimate: two separate $500,000 SAFEs at a $5 million post-money cap imply approximately 20% in aggregate before subsequent financing dilution, assuming the same simplified terms.

A practical dilution worksheet

  1. List every security. Record founders’ shares, issued employee options, the unallocated option reserve if it is counted, each SAFE, each convertible note and any warrants.
  2. Calculate each post-money SAFE. Divide its investment by its cap. Keep each SAFE’s cap and ownership estimate in a separate row.
  3. Add the SAFE percentages. This gives an approximate ownership amount sold before the priced round, not a final cap table.
  4. Model the new round. Enter the priced-round investment and any option-pool increase required before closing. Both can reduce the percentage retained by earlier holders.
  5. Reconcile to the legal capitalization table. Conversion mechanics, discounts, minimum financing thresholds and rounding in the actual documents control over a back-of-the-envelope estimate.

Y Combinator’s calculator provides an illustrative input of a $100,000 investment at a $5,000,000 post-money cap, yielding 0.5% ownership. Treat that as calculator example data, not as a market statistic.

What is a SAFE, and how is it different from a note or priced round?

A SAFE is a contract for future equity. It is not debt and is not stock before conversion. Y Combinator describes its post-money SAFE as having no interest and no maturity date; it converts into preferred shares when the startup raises a qualifying priced equity financing. The specific form can also include a valuation cap, a discount, or a most-favored-nation (MFN) provision.

Instrument What the investor receives initially Interest or maturity When ownership is determined Issues to compare
Post-money SAFE Contractual right to future equity No interest or maturity date in YC’s post-money form Generally on conversion in a priced financing or another event specified in the SAFE Valuation cap, discount, MFN language, conversion triggers and aggregate SAFEs
Convertible note Debt that can convert into equity Interest and a maturity date At conversion under the note’s price and trigger provisions, or at maturity according to the documents Interest rate, maturity remedies, cap, discount, seniority and consent rights
Priced equity round Preferred stock issued at a negotiated per-share price Not a debt instrument At closing, from the agreed price and capitalization Share price, liquidation preference, voting and protective provisions, option-pool treatment and investor rights

How a cap, discount and MFN provision work

A valuation cap sets the maximum company valuation used to price a SAFE’s conversion. If the next round’s valuation is higher, the cap can give the SAFE holder a lower conversion price than the new-money investors receive. A discount instead gives the SAFE holder a percentage reduction to the new round’s price per share. The instrument’s language determines whether the holder uses the cap, the discount or another defined method when both are present.

An MFN provision can allow a SAFE holder to adopt more favorable economic terms from a later SAFE issued before conversion, subject to the conditions and exclusions in the contract. Do not assume every SAFE has MFN rights; inspect the signed form and any side letter.

What is a liquidation preference?

A liquidation preference determines how sale proceeds are distributed before common holders, including founders and many employees, receive anything. Cooley GO summarizes the point this way: “The liquidation preference defines the return that an investor receives in a sale of the company, and it can have a significant impact on the founder’s return.” The operative terms are the preference multiple, whether the preferred stock participates after receiving that preference, and whether dividends or warrants increase the investor’s economics.

Non-participating preferred stock

With a typical non-participating structure, the investor chooses either its liquidation preference or conversion to common stock. If the preference is 1x on a $3 million investment, the investor can take $3 million before the remainder goes to common holders, or convert and take its ownership percentage if that would produce more. The exact choice and any seniority between preferred series are set by the documents.

Participating preferred stock

Participating preferred can entitle the investor to receive its preference first and then share pro rata in the remaining proceeds as though it had converted. That two-step payout can materially reduce what founders and employees receive in a moderate exit. A term sheet should state whether participation is capped, uncapped or subject to another limit; the available data specifically identify participation as an investor-favorable term to inspect, not as a universal market standard.

Terms that can increase the preference

  • A multiple above 1x: a 2x preference, for example, returns twice the invested capital before the relevant residual distribution, subject to the contract and seniority rules.
  • Cumulative dividends: accrued dividends can increase the amount owed before common proceeds are distributed.
  • Warrant coverage: warrants can provide additional ownership without the investor paying the negotiated share price for that extra stake.
  • Senior or stacked preferences: later or earlier preferred series may rank ahead of another series, changing the order in which proceeds are paid.

Y Combinator’s Series A term-sheet template uses these features as examples of terms that increase investor economics. Their presence, cap and interaction must be checked in the proposed documents; they are not included in every financing.

How does an exit waterfall change founder proceeds?

Model at least three sale prices: one below the total invested capital, one near that amount and one well above it. At each price, apply the preference and participation rules in order, then distribute the remainder according to the converted ownership percentages. A headline ownership percentage can look acceptable while a preference absorbs most of a modest exit.

Waterfall question Why it matters
What is the preference multiple? It sets how much invested capital is returned before common proceeds.
Is the preferred stock participating? Participation can pay the preference and then a pro rata share of the remainder.
Are dividends cumulative? Accrual can increase the priority amount over time.
Which series is senior? Senior preferred is paid before junior preferred and common.
Are there warrants or other rights? Additional securities can increase the investor’s share of the residual proceeds.

For example, with a $3 million 1x non-participating preference, a $2 million sale would generally leave no proceeds for common holders after the preference, subject to expenses and the documents. At a much higher sale price, the investor may instead convert and take its ownership percentage. A participating preference can produce a different result because the investor may receive both the initial preference and a share of what remains. Use the company’s actual cap table and legal definitions rather than relying on this simplified illustration.

How should founders compare two term-sheet offers?

Build a side-by-side model that compares ownership at closing and proceeds at several exits. The following checklist captures the economic terms that can make apparently similar offers diverge.

Free tools Windows power users keep installed

Valuation and capitalization

  • Is the stated figure pre-money or post-money?
  • What fully diluted share count and per-share price are assumed?
  • Is the option pool counted before or after the investment, and is a new or increased pool required?
  • Are all issued options, reserved options, warrants and other rights included?

Existing and new convertibles

  • List every SAFE and note, including investment amount, valuation cap, discount and MFN terms.
  • Calculate aggregate ownership implied by post-money SAFEs before the new round.
  • Check how each instrument converts, whether it has a minimum financing threshold and whether it converts in a sale or dissolution.
  • For notes, compare interest, maturity and repayment or conversion consequences.

Exit economics and control

  • Record the liquidation preference multiple and whether it is participating, non-participating or capped.
  • Identify cumulative dividends, warrants, seniority and any special rights.
  • Review voting, protective provisions, board composition and information rights separately from the payout model.
  • Run low, middle and high exit scenarios using the same assumptions for both offers.

Execution costs and timing

YC’s comparison of SAFEs, notes and priced rounds highlights speed, legal cost, ownership clarity, seniority and additional investor rights as practical differences. A SAFE can close more simply than a priced round, while a note introduces debt terms and a priced round fixes ownership and preferred-stock rights at closing. The cheapest or fastest document is not automatically the least dilutive or least restrictive.

What should be verified before signing?

  1. Request the capitalization table in spreadsheet form. It should show each holder, security type, vesting or exercise status where relevant, and the fully diluted denominator used in the offer.
  2. Ask for a written option-pool calculation. Confirm the target percentage, whether it is pre- or post-money and who bears the dilution.
  3. Convert every SAFE and note in a scenario model. Include caps, discounts, MFN provisions, accrued note interest and all prior instruments.
  4. Read the preference section with an exit waterfall. Test the investor’s payout and the common holders’ payout at several sale values.
  5. Compare the term sheet to the definitive documents. Definitions, conversion triggers, seniority and side letters can change the economics.
  6. Obtain local legal advice. Y Combinator advises consulting a locally licensed lawyer before using its SAFE forms; legal and tax consequences depend on the actual documents and jurisdiction.

What does the headline “valuation” leave out?

It leaves out the denominator, option-pool timing, convertibles already issued, the price and rights of preferred stock, and the exit waterfall. It also says nothing about note maturity, SAFE conversion mechanics, board or veto rights, or warrants. A lower headline valuation with a clean 1x non-participating preference can deliver more founder value than a higher headline valuation paired with a large pre-money pool increase and participating preferred.

Y Combinator says SAFEs have been used to raise “over $15B+” for YC portfolio companies. That is a statement about YC’s portfolio and should not be read as a market-wide fundraising statistic or as evidence that a SAFE is appropriate for every company.

Frequently Asked Questions

Does a SAFE give an investor shares immediately?

No. A SAFE is a contractual right to receive equity later; under Y Combinator’s post-money form it is neither debt nor stock before conversion. The investor receives preferred shares when the specified financing or other conversion event occurs.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Can a SAFE holder lose ownership when the next round closes?

Yes. New priced-round shares and a newly created or enlarged option pool are outside the post-money cap calculation and can dilute SAFE holders. Model those issuances rather than treating the cap percentage as permanent.

Why can two founders with the same percentage receive different sale proceeds?

Their investors may have different preference multiples, participation rights, accrued dividends or seniority. The percentage shown on a cap table does not describe the payout order in an exit.

What does an MFN clause let a SAFE investor do?

Depending on its wording, a most-favored-nation clause can let the holder adopt more favorable terms from a later SAFE issued before conversion. It is a contract right with conditions and exclusions, not an automatic reset of every term.
