Why European Shares Can Outperform US Stocks During Technology Sell-Offs

European shares can beat US stocks during a technology-led sell-off when the shock is concentrated in richly valued US technology and communication-services companies. European benchmarks generally carry larger financial, industrial and health-care weights, lower technology concentration, cheaper forward valuations and higher dividend yields. Currency gains and a fall in Europe’s equity risk premium can widen the gap for dollar-based investors. None of this makes Europe a guaranteed hedge: a global recession, liquidity event or broad risk-off wave can pull both markets lower.

What drives the relative performance?

A technology sell-off does not affect every index equally. A benchmark with a large allocation to a small group of expensive technology and communication-services companies can fall sharply when investors reduce forecasts for artificial-intelligence spending, chip demand or long-term growth. A benchmark whose largest sectors include banks, insurers, industrial companies and health-care businesses may experience a different earnings and valuation shock.

That is the central reason a broad European index can outperform a US index in this particular circumstance. The outcome is relative: European shares may decline, but decline less than US shares, or rise while US shares fall. It is not a promise that Europe will make money whenever US technology stocks lose value.

MSCI has warned that information technology and communication services are at record weights in the MSCI USA Index. It says elevated price-to-earnings ratios leave investors exposed to “a narrow set of market drivers.” Its November 18, 2025 scenario analysis modeled a loss of up to 63% for global semiconductors while defensive sectors gained as much as 12%. That is a stress scenario, not a forecast or a historical return.

US index concentration amplifies a technology shock

Large weights transmit company-specific news

When a handful of mega-cap companies represents a substantial share of an index, a repricing in those stocks affects the benchmark mechanically. Investors do not need to sell every US company for the broad index to fall; selling the largest technology and communication-services constituents can be enough.

This concentration also makes the market sensitive to common assumptions. If investors decide that AI-related capital spending will take longer to produce profits, discount rates will remain high, or chip demand has been overestimated, several highly valued companies can re-rate at the same time. The losses then spread through index funds, derivatives and portfolio-risk controls.

What MSCI’s stress test does—and does not—show

MSCI’s modeled semiconductor shock illustrates the asymmetry: global semiconductor stocks could lose up to 63% in the scenario, while defensive sectors could gain up to 12%. The figures describe a hypothetical market stress test. They do not predict that all technology stocks will fall by 63%, nor that defensive sectors will always rise.

Europe’s sector mix changes the damage pattern

MSCI identifies financials, industrials and health care as the largest sectors in MSCI Europe, unlike the technology-heavy profile of the US market. Industrials accounted for 17.9% of MSCI Europe compared with 8.8% of MSCI USA on April 30, 2025.

Financials, industrials and health care bring different risks. Banks and insurers can weaken when economies contract or credit losses rise. Industrial companies depend on orders, energy prices and trade. Health-care shares can face regulation, patent cycles and policy changes. A different sector mix reduces one source of risk while introducing others.

In MSCI’s tariff analysis, financials and utilities had the least US revenue exposure among European sectors. That can reduce the direct effect of a US-specific demand shock, although supply chains, trade policy and global financing conditions still connect the regions.

Lower valuations and higher income provide a buffer

The valuation gap

MSCI measured the Europe-to-US 12-month forward price-to-earnings ratio at 0.67 on April 30, 2025. STOXX reported projected earnings multiples of 12.4 times for the EURO STOXX 50 and 18.2 times for the STOXX USA 500 in 2024.

A lower multiple means investors are paying less for each unit of forecast earnings. If optimistic growth expectations are removed from prices, the cheaper market may suffer a smaller valuation contraction. Dividends also provide part of the total return while prices are weak.

Cheapness is not proof of imminent outperformance. European companies may have slower structural growth, lower profitability, heavier regulation, weaker demographics or greater exposure to cyclical industries. A low P/E can reflect genuine business risk. The valuation gap is a potential cushion, not a timing signal.

Currency can dominate the result for dollar investors

Returns depend on the investor’s base currency and whether the investment is hedged. MSCI reported that through May 14, 2025, MSCI Europe gained 17.3% in gross US-dollar terms while MSCI USA lost 3.5%. MSCI attributed roughly half of Europe’s advantage to currency.

An unhedged European holding rises in US-dollar value when the euro and other European currencies appreciate against the dollar, even if the local share-price gain is smaller. A stronger dollar has the opposite effect and can erase a European market’s local-currency advantage. A currency-hedged fund removes much of that translation effect but introduces hedge costs, rollover decisions and tracking differences.

Always identify the return currency, whether the figures are gross or net of withholding taxes and fees, and the measurement dates. A result for a euro-based investor can differ materially from the same index reported in dollars.

Risk-premium compression can re-rate Europe

Price changes are not driven only by earnings. Investors also decide how much compensation they require for holding risky assets—the equity risk premium. When that required premium falls, share prices can rise even before earnings estimates change.

The Bank for International Settlements found that “risk premium compression has been the main force driving the recent outperformance in European stocks” during a recent episode. Its analysis linked the move to improving high-frequency economic indicators, expectations for easier monetary policy, a more stable political outlook and possible geopolitical de-escalation.

This mechanism is cyclical. If European growth data deteriorate, interest-rate expectations turn less supportive or political risks return, the premium can expand again and reverse the relative gain. The same news that lifts Europe’s valuation can therefore work in the other direction later.

Revenue geography limits—but does not remove—US exposure

MSCI reported that 24.5% of MSCI Europe constituents’ revenues came from the United States as of April 30, 2025. MSCI USA constituents had about 40% international-market revenue exposure. These are different measurements: the first is the European index’s US-sourced share, while the second is the US index’s share earned outside its home market.

The figures help explain why a US-specific technology repricing need not hit every European sector equally. They do not make Europe insulated. European exporters can be hurt by weaker global demand, tariffs, supply-chain disruption or a stronger home currency. Many large European companies also sell to US customers and depend on US financing conditions.

Europe still contains important technology risk

European diversification is a matter of degree. Technology represented 17.4% of the EURO STOXX 50 in January 2024, compared with 32.7% of the STOXX USA 500. STOXX also found that ASML and SAP together contributed about one quarter of EURO STOXX 50 gains from January 2023 to January 2024.

That concentration means a European index can fall sharply if semiconductor equipment, enterprise software or other technology leaders sell off. A broad European benchmark may be less exposed to US mega-cap technology than a US benchmark, but it is not a technology-free hedge.

When European shares can fall alongside US stocks

  • Global recession: falling demand hurts European exporters, industrials and banks as well as US companies.
  • Liquidity shock: investors may sell assets worldwide to raise cash, overwhelming sector differences.
  • Higher real interest rates: expensive growth stocks can suffer first, but banks, property companies and indebted industrials can also weaken.
  • Geopolitical escalation: energy, trade and defense disruptions can damage European earnings and risk appetite.
  • US technology spillovers: the European Central Bank has warned that a rapid repricing of highly valued US technology assets can spread through fund flows and tighter financing conditions.
  • European technology concentration: losses in major semiconductor or software holdings can pull down the regional index.

The key distinction is between a narrow US technology valuation shock and a broad global risk-off event. Europe has a stronger relative case in the first situation, not necessarily in the second.

How to use European exposure for diversification

A broad European equity fund or exchange-traded fund can be an implementation category for investors whose portfolios are heavily concentrated in US stocks. The decision should begin with the role the exposure is meant to play: reducing technology concentration, adding dividend income, gaining non-US revenue or expressing a view that European valuations will recover.

Checks before choosing an investment

  1. Define the benchmark: check whether it covers developed Europe, the euro area, a large-cap index or a broader all-cap universe. Country and sector weights can differ substantially.
  2. Check the base currency: determine whether the fund trades in your currency and whether the underlying returns are hedged.
  3. Read the total cost: compare the ongoing fee, transaction costs, bid-ask spread and any securities-lending or administration charges.
  4. Review tracking difference: the fund’s return can diverge from its index because of fees, tax, sampling and rebalancing.
  5. Check domicile and withholding tax: fund domicile and the investor’s tax residence affect dividend withholding and reporting. Confirm the rules that apply to you.
  6. Inspect concentration: look at the largest countries, sectors and individual holdings, including exposure to European technology leaders.
  7. Choose a rebalancing rule: decide in advance how often you will restore a target allocation rather than chasing whichever region recently outperformed.

Adding Europe changes portfolio exposures; it does not eliminate equity risk. A portfolio can still be dominated by global technology revenues, common interest-rate factors or the same multinational companies held through different regional indexes.

A practical way to interpret a technology sell-off

  1. Identify the trigger. Is the decline caused by weaker AI spending, a rate shock, a recession signal, regulation or a general liquidity event?
  2. Measure concentration. Compare the technology and communication-services weights of the affected indexes and the share of returns coming from their largest holdings.
  3. Separate price from currency. For a dollar investor, calculate the local-market return and the currency contribution independently.
  4. Check sector transmission. Examine whether banks, industrials, utilities and health care are benefiting or falling because the shock is broader than technology.
  5. Reassess the valuation premise. A cheaper European market may remain cheap if earnings forecasts are being cut; a lower P/E alone is not a catalyst.
  6. Decide whether the allocation is strategic. Use a target weight and time horizon rather than treating one episode of outperformance as proof of a permanent regime change.

Bottom line for investors

European shares can outperform US stocks during a technology-led sell-off because the two regions start with different concentrations, sectors, valuations, income levels, revenue footprints and currencies. Europe’s lower technology weight, larger industrial and financial allocations, cheaper forward P/E and higher dividend yield can reduce the damage from a US mega-cap technology repricing. A weaker dollar and compressed European risk premia can add to the relative gain.

The protection is conditional. Europe still owns technology leaders, depends on global trade and can be swept up in a worldwide risk-off event. Treat European exposure as diversification with its own economic, currency and political risks—not as insurance that pays out every time US technology shares fall.
