Who Should Review AI Systems in Financial Services: Internal Teams or External Experts?

For most financial institutions, the defensible default is an internal validation or model-risk function that is independent of development and business use. The reviewers need enough technical and financial-domain knowledge to challenge the system, not merely check whether a checklist was completed. External experts are valuable when the institution lacks specialist skills or capacity, needs an additional independent challenge, or cannot adequately assess a complex or opaque vendor system. Hiring an outside firm does not transfer accountability: the institution still has to set the scope, oversee the work, resolve findings and monitor the system.

The right answer is therefore not “internal” or “external” for every model. It is a risk-based combination of people and controls, with clear separation of development, use, validation and audit. The discussion below uses the April 17, 2026 US interagency model-risk guidance as the main reference. That guidance is supervisory, not a prescriptive rule, and its primary expected audience is banking organizations with more than $30 billion in total assets. It can still inform smaller institutions and other financial firms, but local law and sector-specific requirements may differ.

What the April 2026 US guidance actually requires

The revised interagency guidance from the Federal Reserve, FDIC and OCC says validation quality depends on the rigor and effectiveness of the review, rather than on whether the risk function is internal or external. Reviewers should have technical knowledge and modeling expertise that let them analyze assumptions, test performance, critique limitations and exercise sound judgment. The guidance also expects institutions to define roles clearly and address conflicts, including incentives that could arise when developers or business sponsors validate their own work.

Validation is described as a combination of conceptual-soundness review, ongoing monitoring and outcomes analysis, as appropriate for the model and its use. It generally occurs before first use. If a pressing business need leads to use before validation is complete, the institution should communicate the limitations and apply controls such as restricted use, closer monitoring or other compensating measures.

The document is risk-based and tailored to an institution’s model-risk profile, size and complexity. The agencies say it is most relevant to banking organizations above $30 billion in total assets, while smaller organizations may still face significant model-risk exposure. That threshold is a statement about expected supervisory focus, not a blanket exemption from laws, internal controls or other supervisory expectations.

The guidance excludes generative and agentic AI models because those technologies are novel and rapidly evolving. It says an institution’s broader risk-management and governance practices should guide controls for tools and processes outside the document’s scope. It therefore provides useful principles for independence and challenge, but it does not establish a complete generative-AI-specific review standard.

Start with a clear division of responsibility

A sound operating model separates who builds a system, who owns its business use, who validates it and who independently audits the framework. Titles vary by institution; the separation of incentives and decision rights matters more than the names.

Function Primary responsibility Independence expectation
Model development Design the methodology, prepare data and documentation, implement the model and remediate technical defects. Must not be the sole source of validation or approval.
Business or model owner Define the purpose, approve intended use, provide resources and accept or reject residual risk. Accountable for outcomes, but should not suppress adverse findings to meet a business target.
Validation or model-risk function Challenge conceptual soundness, data, implementation, performance, limitations, monitoring and use controls; issue a documented conclusion. Independent of development and day-to-day use, with authority to escalate.
Internal audit Assess whether model-risk policies, governance and controls are designed and operating effectively. Should generally avoid duplicating routine development or validation work.
External specialist Perform a defined review or provide scarce technical expertise, capacity or an additional independent challenge. Subject to institution-set scope, quality review, confidentiality and follow-up oversight.

Federal Reserve Governor Lael Brainard captured the independence principle in a November 13, 2018 speech: “unbiased, qualified individuals separated from the model’s development, implementation, and use.” That formulation remains useful context, although the speech’s references to the former SR 11-7 guidance are historical and have been superseded by the April 2026 revision.

Why an internal validation team is usually the foundation

It preserves institutional context

Internal reviewers can see how a model is used in underwriting, fraud operations, liquidity management, pricing or customer service. They can connect technical findings to policies, approval authorities, data-retention practices and escalation routes. That context helps determine whether a statistical weakness is material for the actual decision, not just whether a metric falls below an abstract benchmark.

It supports continuity and monitoring

Validation is not a one-time sign-off. Inputs, customer populations, economic conditions, vendor releases and business processes change. An internal capability can maintain an inventory, track findings, review monitoring alerts and reassess a model after material changes. It can also compare results across a portfolio of models and identify recurring control weaknesses.

It creates a durable challenge function

A risk function inside the institution can escalate a concern to a model-risk committee, senior management or the board without renegotiating a consulting engagement. To be credible, however, it needs authority, budget, access to documentation and data, and reporting lines that limit pressure from the model’s sponsor. A nominally separate team that depends on the developer for performance ratings or approval can still be conflicted.

Internal does not mean automatically independent

Small teams may report to the same executive who funds development, rotate developers into validation without a cooling-off period, or lack expertise in a specialized method. Those conditions weaken challenge. An institution should document conflicts and use an external reviewer or other compensating control when internal independence or competence is insufficient.

When an outside expert is the better choice

A missing technical specialty

External specialists can be appropriate for areas such as advanced natural-language processing, adversarial testing, privacy-preserving methods, highly specialized market models or unfamiliar statistical techniques that the internal team cannot evaluate competently. The institution should still retain enough understanding to judge whether the specialist’s work answers the business question.

Insufficient capacity or a compressed timetable

A major implementation, acquisition, remediation program or regulatory commitment can create a temporary workload that exceeds internal capacity. An outside team can provide additional reviewers while the institution maintains ownership of decisions. Rushing a review solely because a contract has a delivery date is not a substitute for completing the necessary work.

An additional independence check

An external review may add credibility when the internal team developed the model, when a senior executive has a strong incentive to launch it, or when an earlier review produced disputed results. The external party should be free to report unfavorable conclusions and should not be paid contingent on approval or a favorable outcome.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Vendor opacity or unusual complexity

Vendor products may use proprietary data, inaccessible code or frequent updates. An independent specialist can test observable behavior, assess documentation, examine performance on institution-provided samples and identify risks that a generalist team might miss. Lack of source-code access does not remove the institution’s responsibility; it increases the importance of contractual rights, testing and monitoring.

A targeted, not automatic, response

Outside involvement is not proof that a model is high quality, and it should not become a ritual for every low-risk tool. Define the specific gap the engagement will close, how the result will be incorporated into the institution’s inventory and who will decide whether the model can be used.

A practical decision framework

Use the following questions for each system. The agencies do not prescribe a universal scorecard or a threshold that automatically requires an external reviewer, so the decision and its rationale should be recorded in the model-risk file.

Decision axis Questions to ask Implication for staffing
Competence Can the proposed reviewers understand the method, data-generating process, intended financial decision and relevant failure modes? Use an outside specialist when a material skill gap remains after training or pairing.
Independence Are reviewers separated from development, implementation and business incentives? Can they escalate without retaliation? Add an external challenge or change reporting lines when conflicts cannot be managed internally.
Information access Will reviewers receive documentation, data definitions, code or test interfaces, change logs and vendor disclosures? Negotiate access and testing rights; an external party cannot compensate for evidence the institution refuses to obtain.
Materiality and complexity Could an error affect capital, liquidity, safety, fair lending, customer eligibility, financial reporting or market integrity? How complex and fast-changing is the system? Increase review depth and consider specialist support as impact and complexity rise.
Internal capacity and continuity Can the team complete the work before use and monitor the system throughout its life? Use external capacity for peaks, while retaining an internal owner and monitoring capability.
Accountability and confidentiality Who accepts residual risk, protects customer information, handles legal privilege and follows up findings? Keep decision authority inside the institution and impose confidentiality and security terms on any provider.
Total effort and cost What staff time, testing environment, data preparation and specialist fees are required? Choose a proportionate scope; the cheapest review is not economical if it misses a material risk.

How to set up the review, step by step

  1. Inventory the system. Record the model or AI tool, owner, developer, vendor, purpose, users, data sources, deployment locations, versions, update process and connected decisions. Include pilots and tools embedded in other products.
  2. Classify the use and risk. Consider the decision’s financial and customer impact, regulatory sensitivity, reversibility, population affected, complexity, data limitations, change frequency and dependence on human overrides. Document why the classification is appropriate.
  3. Assign decision rights. Name the business owner, development lead, validation lead, approver, monitoring owner and escalation committee. State who can restrict, suspend or retire the system.
  4. Choose the review team. Match reviewers’ technical and domain competence to the system. Check conflicts of interest, reporting lines, prior involvement, availability and confidentiality obligations. Decide whether internal staff, an outside specialist or a mixed team is needed.
  5. Write a review scope before testing. Specify questions about conceptual soundness, data quality, implementation, performance, fairness or other relevant risks, security, resilience, explainability, human oversight, vendor controls and monitoring. Define evidence, sampling, acceptance criteria and deliverables.
  6. Obtain usable evidence. Request model documentation, data dictionaries, training and test data descriptions, code or executable interfaces, version history, performance results, incident records, user procedures and vendor change notices. Record unavailable information and the resulting limitation.
  7. Perform and document validation. Test assumptions and implementation, analyze performance and outcomes, challenge limitations and assess whether the model is fit for its stated purpose. Keep reproducible workpapers and distinguish observed facts from management representations.
  8. Make a controlled-use decision. Approve, approve with conditions, restrict, defer or reject use. Link each condition to an owner and due date. If use began before completion, communicate limitations and apply restricted use, additional review or closer monitoring.
  9. Integrate findings into the risk program. Enter issues in the model-risk inventory, track remediation, report material matters to the appropriate committee and ensure an external report is reviewed by internal risk personnel rather than filed without analysis.
  10. Monitor and refresh. Set thresholds, alert recipients, review frequency, drift tests, outcome checks and triggers for revalidation. Reassess after material data, code, vendor, population, regulatory or use changes.

What a complete validation should examine

Conceptual soundness

Review whether the method fits the stated purpose, whether assumptions are defensible, whether variables have a plausible relationship to the outcome and whether the design addresses known limitations. For an AI system, include the behavior of prompts, retrieval components, classifiers, rules, human review and any downstream automation, as applicable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Data and implementation

Check lineage, definitions, representativeness, missingness, leakage, labeling, access controls and transformation logic. Confirm that production code or configuration matches the documented design and that changes are controlled. A good theoretical model can fail when data pipelines or interfaces behave differently in production.

Performance and outcomes

Use tests suited to the decision and population, not a single headline accuracy number. Examine calibration, error types, stability, subgroup outcomes, false positives and false negatives where relevant. Compare results with a reasonable benchmark or alternative and explain why differences matter to the financial use.

Limitations, human controls and monitoring

State where the model should not be used, what users must verify, how overrides work and what happens when confidence is low or data are missing. Define monitoring for performance deterioration, data drift, unusual outputs, incidents and changes in the operating environment. Set escalation thresholds and a process for pausing use.

Vendor models require institution-level oversight

A proprietary product can limit access to source code, training data or detailed methodology. Treat that limitation as a risk to manage, not as a reason to skip review. Ask the vendor for design descriptions, intended use, data provenance, performance evidence, validation summaries, update practices, security information, incident history and customer notification commitments. Test the product on institution-relevant samples and realistic workflows where contractually and technically possible.

Contracts should address audit or assessment rights, data use and retention, confidentiality, subcontractors, model and version changes, service interruptions, documentation updates, incident notification, exit assistance and responsibility for remediation. The institution should maintain its own inventory, approval record, monitoring results and decision about fit for purpose. An external validator can help challenge the vendor, but neither the vendor nor the validator becomes the accountable model owner.

Keep internal audit in its proper role

Internal audit generally evaluates whether model-risk practices are rigorous and effective and whether policies are implemented. It can examine governance, reporting, issue management, access controls, monitoring and the way management oversees internal and external validation. It should generally not repeat routine development or validation work, because doing so can impair its independence and blur accountability.

Audit findings should distinguish a weakness in a particular model from a weakness in the institution’s framework. Management remains responsible for accepting risk and correcting deficiencies; audit provides independent assurance about the control environment.

Generative and agentic AI need additional caution

The April 2026 interagency guidance expressly excludes generative and agentic AI models. It does not answer how to validate a large language model, an autonomous workflow or a tool that can plan and execute actions. Institutions should apply broader governance and risk-management practices, then supplement them with controls appropriate to the technology and use.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For a generative or agentic system, the review scope may need to cover prompt and instruction controls, retrieval sources, output variability, hallucination and refusal behavior, data leakage, access permissions, tool calls, human approval points, logging, red-team testing, abuse scenarios, version changes and safe shutdown. Those topics are practical governance considerations, not a claim that the 2026 guidance establishes a complete standard for them. Obtain jurisdiction-specific advice before making legal or regulatory conclusions.

Examples of proportionate choices

Situation Reasonable review arrangement Controls to document
Low-impact internal forecasting tool with stable data and limited users Competent internal validation, with periodic monitoring and management approval. Use limits, data checks, version control and a revalidation trigger.
Credit decision model affecting eligibility and pricing Independent internal validation with strong domain expertise; add external challenge if conflicts or specialist gaps remain. Fairness and performance analysis, adverse-outcome monitoring, escalation and documented approval.
Complex vendor model with limited transparency Internal owner and validator plus targeted external testing or specialist review. Vendor evidence requests, contract rights, acceptance criteria, change notification and ongoing monitoring.
Urgent deployment before validation is complete Senior approval of a time-limited, restricted use with accelerated validation and heightened monitoring. Explicit limitations, stakeholder communication, stop conditions and a completion date.
Generative or agentic tool that can access customer data or execute actions Cross-functional review using broader AI, security, privacy and operational-risk controls; seek specialist expertise where internal capability is thin. Permission boundaries, human approval, logging, adversarial testing, incident response and a safe-disable mechanism.

How to manage an external engagement

  • Define deliverables: require a scope statement, evidence list, test plan, workpapers, findings rated by severity, limitations, conclusion and remediation advice.
  • Protect independence: disclose prior work for the developer or vendor, prohibit contingent approval fees and provide a route to escalate disagreements.
  • Control access: specify data minimization, encryption, retention, subcontractor approval, location restrictions and secure destruction.
  • Keep ownership inside: name an internal executive who accepts the report, decides on use and tracks every action.
  • Quality-review the review: have internal validation or model-risk staff test whether the external work is technically sound, complete and relevant to the actual use.
  • Plan follow-up: require responses to questions, confirmation of remediation and support for revalidation after material changes.

Common failure modes and fixes

“The consultant approved it, so we are covered.”

Approval language does not transfer accountability. Fix this by documenting the institution’s own fit-for-purpose decision, limitations, conditions and monitoring plan.

“Internal means independent.”

A reviewer who reports to the developer or depends on launch incentives may lack effective challenge. Fix reporting conflicts, add a cooling-off period or bring in an independent specialist.

“The vendor will not disclose the model, so review is impossible.”

Limited transparency is a constraint, not a waiver. Seek behavioral testing, documentation, audit rights, performance evidence and compensating controls; restrict or reject use when evidence is inadequate for the risk.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“Validation is a one-time gate.”

Performance and context change. Fix this with monitoring, outcome analysis, version tracking and triggers for revalidation.

“The $30 billion threshold means smaller firms have no model risk.”

The threshold describes the agencies’ primary expected audience. Smaller organizations can have material exposure and remain subject to other obligations. Apply controls proportionate to actual risk.

“A traditional-model framework answers every generative-AI question.”

It does not. The 2026 guidance excludes generative and agentic models. Use broader governance and technology-specific controls, and obtain requirements for the relevant jurisdiction and use.

Questions to resolve before choosing internal, external or both

  • What decision does the system influence, and what is the plausible harm from an error?
  • Can the proposed reviewers explain the method, data and financial context well enough to challenge it?
  • Are development, implementation, use, validation and audit responsibilities separated in practice?
  • What information can the institution obtain from a vendor, and what limitations remain?
  • How quickly can the system change, and who will monitor it after release?
  • Who has authority to impose restrictions, require remediation or stop use?
  • How will findings, limitations and compensating controls be communicated to users and senior decision-makers?
  • Which requirements apply in the institution’s jurisdiction and to its legal entity, particularly if it is not a US bank?

For a US banking organization, the strongest default is an internal, independent validation capability supported by outside specialists where competence, capacity, independence or complexity warrants it. The institution should integrate every external result into its own model-risk program and continue monitoring after deployment. That combination provides meaningful challenge without pretending that an organizational label, a vendor contract or a consultant’s report can replace accountable governance.
