First pause and identify what fell, then compare your current holdings with your goals, time horizon, risk tolerance and intended asset allocation. Rebalance only when your portfolio has drifted from a deliberate plan or your circumstances have changed.
Start with a pause, not a sell order
Volatile markets can make an ordinary decline feel like an emergency. Selling during the first sharp session turns a temporary loss on paper into a realized result and can leave you out of a later recovery. The Securities and Exchange Commission’s Office of Investor Education and Advocacy puts the first step this way: “An important step to successful investing is knowing your current goals and risk tolerance.”

Use the pause to write down three facts: what the money is for, when you expect to need it, and how much loss you could withstand without abandoning the plan. Include cash needs that may arise before the goal date, such as a home purchase, tuition, an emergency reserve or retirement withdrawals. Do not make a new allocation solely because of one volatile day, one difficult month or a recent performance chart.

Find out what actually fell
A fund that declined with the broad market may be behaving as its mandate predicts. A fund that fell far more than comparable investments may have a different exposure or a fund-specific problem. Compare the fund with its stated benchmark and its category over the same period before deciding that it has failed.
Separate broad movement from concentrated exposure
Read the fund’s current holdings and portfolio statistics. A stock fund may be heavily weighted to one sector, country, company size or investment style. A bond fund can be sensitive to interest-rate duration, credit quality or a particular type of issuer. A decline can also reflect a distribution, a change in management, a merger, a revised strategy or another event unrelated to the overall market.
Check for a distribution
Mutual funds may distribute capital gains or income. A distribution can reduce the fund’s price on the distribution date even though shareholders receive the corresponding value in cash or additional shares. Verify the distribution history and whether your account is set to reinvest before interpreting a price change as a pure investment loss.

Compare your current mix with the plan
Market movements change portfolio weights even when you do nothing. If shares fall while bonds or cash hold up better, the percentage devoted to shares becomes smaller. If one sector rises faster than the rest, it can become an unintended concentration. Investor.gov describes rebalancing as bringing holdings back to the mix chosen for your goals and risk tolerance.
Use a rules-based rebalancing process
- Write the target mix. Record the intended percentages for broad stock, bond and cash categories, along with any limits for specialized funds.
- Measure current weights. Use the current market value of each holding, not the amount originally invested. Include workplace plans, individual accounts and other investments when they are part of the same goal.
- Identify the drift. Note which categories are above or below their target and by how much. A preset percentage-point threshold is one way to define when action is required; choose a threshold in advance rather than changing it after a decline.
- Choose the least disruptive transaction. You can sell part of an overweight holding, buy an underweight category, or direct new contributions to the underweight category. The last approach may reduce trading and tax consequences in some accounts.
- Review the result. Confirm that the trades restore the intended mix without creating a new concentration, excessive costs or a cash shortfall.
Investor.gov says rebalancing generally works best when done relatively infrequently. The purpose is to maintain the risk level you selected, not to forecast the next market move. A downturn does not automatically mean you should buy more, and a rally does not automatically mean you should sell; the trigger is drift from the plan or a change in circumstances.
Test whether the portfolio is really diversified
Diversification spreads money among investments whose returns may not move in exactly the same way, reducing concentration risk. The label “mutual fund” does not guarantee diversification. A narrowly focused industry, country or theme fund can hold many securities while still exposing you to one economic risk.
Look through overlapping funds
List the largest holdings in each fund and compare sectors, countries, company sizes and credit exposures. Two apparently different funds may own many of the same companies. Overlap can make the portfolio riskier than its number of line items suggests.

Match diversification to the goal
For a long-term goal, a broad mix may help prevent one company or sector from dominating results. For money needed soon, the relevant question is not simply how many holdings you have but whether the portfolio contains enough stable, liquid assets for withdrawals. Diversification cannot eliminate market losses, and it cannot make an unsuitable risk level suitable.
Review the fund’s quality, strategy and cost
Past performance is not a reliable forecast of future returns. Investor.gov cautions that investors often give past results more weight than they deserve. A recent winner can lag after the conditions that favored it disappear, while a recent loser can recover—or continue to underperform.
Questions to answer from the prospectus
- What objective does the fund promise, and is the current portfolio consistent with it?
- What are the principal risks, including concentration, credit, interest-rate, currency or liquidity risk?
- Has the manager, strategy, benchmark or expense structure changed?
- How much does the fund trade, and could turnover increase costs or taxable distributions?
- Are there sales charges, account fees or other expenses in addition to the stated expense ratio?
Use the FINRA Fund Analyzer, which Investor.gov references, to compare how fund costs can accumulate over time. Compare like with like: a cheaper fund is not automatically better if it has a different objective or risk profile. Before switching, determine whether the proposed replacement actually improves diversification, strategy fit or cost after considering any transaction and tax effects.

Decide whether your circumstances changed
A market decline alone does not redesign a sound plan. A permanent change in your situation can. Revisit the allocation if your time horizon, risk tolerance, financial situation or goal has changed. Examples include retiring earlier or later than expected, losing employment, taking on a large obligation, needing withdrawals sooner, or realizing that you could not tolerate the loss assumed by the original plan.

Risk tolerance is only one part of the decision. Risk capacity—the financial ability to withstand a loss—can fall even when your emotional willingness to take risk has not. A person with adequate income and a distant goal may have more capacity than someone who must fund expenses soon. Document the change and set a new allocation deliberately rather than reacting to the latest account statement.

| Response | When it can fit | What to check first | Main risks |
|---|---|---|---|
| Stay invested and follow the existing plan | The decline is broad, the fund still follows its mandate, and your goal, horizon and risk capacity are unchanged. | Benchmark and category results, current holdings, fees and whether the portfolio remains within its target bands. | Ignoring a genuine strategy change, hidden concentration or a risk level you can no longer tolerate. |
| Rebalance | Market movement has pushed the portfolio away from its deliberate mix. | Target percentages, drift threshold, account taxes, trading costs and whether new contributions can correct the imbalance. | Trading too often, creating taxes or costs, or treating rebalancing as a prediction about the next market move. |
| Switch funds | The fund no longer matches the objective, has an unacceptable strategy or risk, or a replacement offers a clearer fit at a reasonable cost. | Prospectuses, holdings, benchmark, principal risks, fees, overlap and tax consequences. | Chasing recent performance, selling after a fall, buying a fund with the same hidden exposure or abandoning a sound plan. |
| Move to a target-date fund | You want a single diversified option that automatically changes its mix as a chosen date approaches. | Target date, glide path, stock and bond exposure, fees, underlying funds and fit with your actual spending date. | Assuming every target-date fund has the same risk, or accepting an allocation that is too aggressive or too conservative. |
Consider a target-date fund carefully
SEC guidance explains that target-date funds spread money among investments and generally become more conservative as the target date approaches. They can simplify diversification and routine maintenance because the fund manages allocation changes for you.
They are not risk-free or interchangeable. Two funds with the same target year can hold different stock, bond and cash proportions, follow different glide paths and charge different fees. Some glide paths reach their most conservative mix at the target date; others continue changing afterward. Compare the fund’s stated retirement date with when you actually expect to begin withdrawals, then evaluate whether its risk level matches your ability to tolerate further losses. A target-date label does not guarantee a particular account balance or retirement outcome.
Account, tax and cash considerations before trading
The same rebalance can have different consequences depending on where the fund is held. In a taxable account, selling may create a taxable gain or loss; in a retirement account, the immediate tax treatment may differ but withdrawal rules still matter. Check transaction fees, redemption charges, settlement timing and whether a sale could leave money unavailable when you need it.
Best Value
Keep near-term spending money aligned with the goal’s withdrawal schedule rather than assuming a volatile fund can supply it on demand. If you use several accounts, make the allocation decision across the full household picture while placing trades where the tax and fee consequences are most manageable. When the details are complex, obtain tax advice separately from investment guidance.
When professional advice is worthwhile
Consider an investment professional when you cannot determine whether the decline is market-wide or fund-specific, when several accounts overlap, or when a goal, job situation or retirement date has changed. Investor.gov notes that an investment professional can provide suggestions while you review or rebalance a portfolio.
Before engaging anyone, verify credentials and registration, ask how the person is paid, identify conflicts of interest and understand when the adviser is required to act as a fiduciary. Request the recommendation and its costs in writing. A professional can help apply a plan; no adviser can predict the market or guarantee that a fund will recover.
A practical review checklist
- Have I written the goal, date the money is needed and an acceptable loss?
- Did I compare the fund with its stated benchmark and category for the same period?
- Could the move reflect a distribution, sector or country concentration, credit or duration exposure, or a fund-specific change?
- What are the fund’s current objective, holdings, principal risks, turnover and total costs?
- Do my actual asset weights still match the target mix, and have I set a rule for rebalancing?
- Are other funds creating overlap that concentrates me in the same companies or sector?
- Has my time horizon, risk tolerance, financial capacity or goal changed?
- What taxes, fees, liquidity needs and account rules would a sale or switch trigger?
- If considering a target-date fund, does its glide path, cost and risk match my real withdrawal date?
The sound response to a market-linked fall is a structured review, not an automatic exit. Confirm what changed, measure it against a plan built for your goal, and make only the adjustments that the evidence and your circumstances justify.
