What to Do When Bond Prices Fall: A Practical Investor Checklist

Do not sell solely because a bond price is lower. First determine whether the decline reflects rising market rates, worsening credit, thin trading, or a feature such as a call. Then compare the holding with your cash needs, time horizon, duration, taxes and target allocation. An individual bond that remains creditworthy can still pay its scheduled coupons and face value at maturity, while a bond fund or ETF has no single maturity date and can remain exposed to changing prices indefinitely.

Why bond prices fall when rates rise

A fundamental principle of bond investing is that market interest rates and bond prices generally move in opposite directions, according to the U.S. Securities and Exchange Commission (SEC). A fixed-rate bond becomes less attractive when newly issued bonds offer higher rates. Its market price must fall until its total return is competitive with the new securities.

The SEC’s 2013 illustration shows the mechanics: a bond with a 3% coupon and $1,000 face value can fall to about $925 when the market rate rises from 3% to 4%. The bond still promises the same coupon and, if the issuer pays as agreed, the same $1,000 at maturity. The lower price compensates a new buyer for receiving below-market interest from the old bond.

This is a market-value change, not automatically a cash loss. You realize the loss only if you sell for less than you paid (or less than the amount you need to recover). Holding an individual bond to maturity generally preserves the scheduled face-value repayment, subject to issuer default, restructuring or other contract terms. Selling before maturity can produce a discount and may also involve a broker commission or markdown.

Step 1: Identify exactly what you own

The right response depends on whether you own one bond with a stated maturity or a portfolio whose holdings and prices change every day. Check your statement, trade confirmation and prospectus for the security type, maturity, coupon, yield, duration, credit quality, fees and any call or prepayment provisions.

Holding What a falling price means What happens at maturity First details to check
Individual Treasury Usually reflects rate moves, inflation expectations, liquidity or changes in the specific issue’s pricing. The U.S. government promises principal and interest, subject to the security’s terms and federal obligations. Maturity date, coupon, yield to maturity, duration and whether you need to sell early.
Individual municipal bond Can reflect rates, the issuer’s finances, tax-law changes, call provisions and local-market liquidity. The issuer is expected to pay scheduled principal and interest if it does not default or restructure. Issuer finances, insurance if any, call date, tax treatment and tradeability.
Individual corporate bond Can reflect both interest-rate risk and a change in the company’s perceived ability to pay. Principal is due at maturity only if the issuer meets its obligation. Credit ratings, financial statements, missed payments, covenants, maturity and call terms.
Bond mutual fund The net asset value (NAV) changes as the portfolio’s bonds are repriced; losses can continue as managers buy and sell holdings. There is no single maturity date for your investment. The fund continually replaces or changes holdings. Portfolio duration, average maturity, credit mix, fees, distributions, concentration and redemption terms.
Bond ETF NAV and the exchange-traded market price can diverge. Supply, demand and bid-ask spreads affect the price you receive. There is no single maturity date for an ETF share; the portfolio is managed or rebalanced under its mandate. Duration, holdings, credit quality, bid-ask spread, premium or discount to NAV, fees and trading volume.

A fund or ETF can lose money even when many individual bonds it owns eventually repay principal. The fund has no promise to return your original purchase price on a particular date.

Step 2: Separate interest-rate risk from credit risk

Rate-driven decline

If broad market yields rose while the issuer’s financial condition stayed stable, the decline is primarily interest-rate risk. Compare the security’s yield and duration with current yields for similar maturity and credit quality. A rate-driven loss may be consistent with the risk you accepted when you bought the bond, but it still matters if you need cash before maturity.

Credit-driven decline

A price drop that is much larger than comparable bonds can signal concern about the issuer. Review current financial statements, ratings changes, debt-service coverage, missed or delayed payments, covenant breaches and restructuring announcements. A high coupon does not compensate for a realistic possibility of default. Holding to maturity addresses interim market-price volatility only when the issuer pays as promised.

Liquidity, call and other causes

  • Liquidity: Less actively traded bonds can show wider bid-ask spreads and larger dealer markdowns, especially during market stress.
  • Call or prepayment exposure: An issuer may repay a callable bond early, often when rates fall. You then have to reinvest sooner, potentially at a lower yield. Mortgage-related and other prepayable portfolios can face similar reinvestment risk.
  • Inflation: Unexpected inflation reduces the purchasing power of fixed coupons and can push market yields higher.
  • Tax and structure: Changes in tax treatment, a bond’s seniority or covenants, and fund distributions can affect the quoted value and your after-tax result.

Step 3: Measure maturity and duration sensitivity

Longer maturities generally have greater interest-rate risk because more cash flows arrive in the future. Duration is an estimate of how much a bond or bond portfolio’s price may change for a one-percentage-point (100-basis-point) change in yield. For example, a duration of 6 suggests an approximate 6% price decline for a 1-percentage-point rise in yields, before allowing for convexity, credit changes, fees and other effects. It is an estimate, not a guaranteed result.

Characteristic Typical implication when yields rise Questions to ask
Short maturity or low duration Usually smaller price sensitivity, though credit and liquidity losses can still be substantial. Will the lower volatility meet the return and cash-flow objective?
Long maturity or high duration Usually larger price sensitivity; long-duration funds can decline significantly during a rapid rate increase. Can you tolerate a prolonged drawdown without selling?
Floating-rate exposure Coupons may reset with a reference rate, potentially reducing rate sensitivity, while credit and floor risks remain. How often does the coupon reset and what limits apply?

Use the duration shown in a fund fact sheet or calculate an individual bond’s duration with your broker’s fixed-income tools. Do not infer that a short maturity eliminates risk: a financially weak issuer can default next month, and an illiquid bond can be difficult to sell at a fair price.

Step 4: Match the investment with your cash date

If you need the money soon

Prioritize price certainty and liquidity over the hope of recovering a past purchase price. List the amount and date of every expected withdrawal. If a sale is unavoidable, request live bids from more than one dealer when possible and compare the net proceeds after markdowns, commissions and accrued interest. A tax loss may have value, but calculate the after-tax result and any replacement-security restrictions with a tax professional.

If you can hold an individual bond to maturity

For a sound issuer, interim quotes may be less important because the contract specifies coupon payments and a face-value payment at maturity. This does not remove default, call, inflation, liquidity or reinvestment risk. Confirm the exact maturity, payment schedule and any call dates; a callable bond may be redeemed before the date you expected.

If you own a fund or ETF

There is no maturity-date promise for your shares. Your outcome depends on the portfolio’s future income, changes in NAV, expenses, trading price and the manager’s purchases and sales. A fund may recover as yields fall, but recovery is not guaranteed and can take years. Decide whether its current duration, credit exposure and fee level still fit your plan rather than treating the original purchase price as a target.

Step 5: Calculate the cost of selling

Ask your broker for the current bid, the estimated execution price and every charge. In less actively traded bonds, a dealer may buy below the observable valuation and sell above it; that markdown reduces your proceeds. Commissions, exchange fees, accrued-interest adjustments and taxes also affect the amount you receive. Compare the net sale proceeds with the value of holding, not with a screen quote that ignores transaction costs.

For ETFs, check the bid-ask spread and whether the market price is at a premium or discount to NAV. A market order can execute at an unexpectedly poor price in a thin market; a limit order can control price but may not fill. Mutual funds generally transact at the next calculated NAV, subject to the fund’s rules and any applicable fees.

Step 6: Recheck the original investment plan

  1. Write down the objective: income, capital preservation, a known future payment or portfolio diversification.
  2. Compare today’s exposure with the target: total duration, maturity buckets, credit quality, issuer and sector concentration, and taxable versus tax-advantaged holdings.
  3. Stress-test the cash plan: model another 1-percentage-point rise in yields, a period of elevated inflation and a credit downgrade. Use the actual duration and balances, not a generic market average.
  4. Choose a threshold based on the plan: rebalance when an allocation or credit limit is breached, not merely when a headline predicts another rate move.
  5. Document the decision: record why you are holding, selling or buying, the expected cash date, tax consequences and the conditions that would trigger a review.

This process prevents anchoring on the purchase price. A security bought at $1,000 is not automatically attractive at $925 if its credit has deteriorated, and it is not automatically a mistake if the lower price is solely the result of market yields changing while the issuer remains sound.

When holding, selling or buying more can make sense

Action More defensible when Warning signs
Hold You own an individual bond, the issuer remains able to pay, the maturity matches your cash date and selling costs are high. You need cash before maturity, the issuer’s finances are weakening, or a call would disrupt your plan.
Sell or reduce The holding exceeds your risk limit, credit quality has worsened, liquidity is needed, or the duration no longer fits your time horizon. You are selling only from fear, have not checked the bid, or are ignoring taxes and replacement costs.
Buy or add New yields improve the return available for your horizon, the credit risk is acceptable, diversification is adequate and you can tolerate further price declines. You are concentrating in one issuer, reaching for yield without analyzing default risk, or using money needed soon.

Higher rates can improve the yield on new purchases and on reinvested coupons. That opportunity should be evaluated against duration, credit risk, taxes and your cash schedule. Buying more of a falling bond is not automatically “averaging down”; it can increase concentration in a security whose risk has changed.

What changes when rates rise again or reverse

If rates rise again, bonds with longer duration generally fall more than shorter-duration holdings, all else equal. A fund’s NAV can decline even while it continues paying distributions. If rates later fall, existing fixed-rate bonds may gain value, but callable or prepayable holdings can be redeemed and replaced with lower-yielding assets. Neither direction guarantees a particular recovery path.

Monitor the factors that actually drive your position:

  • Central-bank policy and market yields relevant to your maturities.
  • Duration and maturity changes in every fund or ETF you own.
  • Issuer earnings, leverage, ratings and payment status.
  • Bid-ask spreads, trading volume and premiums or discounts to NAV.
  • Call, sinking-fund and prepayment notices.
  • Tax treatment of interest, gains and losses in your account.

A practical review checklist

  1. Download the latest statement and list each bond, fund or ETF, its value and account type.
  2. For each individual bond, record coupon, maturity, yield to maturity, call dates, credit rating and issuer.
  3. For each fund or ETF, record duration, average maturity, credit mix, top issuers, sector concentration, fees and NAV premium or discount.
  4. Classify the recent decline as primarily rate, credit, liquidity, call/prepayment, inflation or a combination.
  5. Map the holding against your next cash need and decide whether you can tolerate a further decline.
  6. Obtain a net sale estimate, including broker markdowns, commissions, spreads, accrued interest and taxes.
  7. Rebalance only if the result fits your written allocation and risk limits.
  8. Set a review date and the specific facts that would cause an earlier review, such as a missed payment, downgrade or changed cash requirement.

The SEC’s fixed-income guidance, published June 26, 2013, describes the enduring pricing mechanics; current yields, prices and credit conditions change continuously. Use current account data and the security’s official documents for the decision, and seek individualized tax or investment advice when the consequences are material.
