What to Check Before Buying AI Stocks During a Market Selloff

A lower share price is not, by itself, a bargain. Before buying an AI stock after a selloff, identify why it fell, rebuild the business case from current filings, test valuation against a weaker future, map the company’s role in the AI supply chain, and measure overlap with your existing funds and technology holdings. Only then decide whether the decline created a margin of safety or exposed a broken thesis.

1. Find out what caused the selloff

Start with the event, not the chart. A market-wide risk-off move can temporarily compress many valuations; a company-specific decline may signal weaker economics that a cheaper price does not fix. Compare the company’s announcement with its reported numbers rather than accepting a headline explanation.

As an Amazon Associate I earn from qualifying purchases.

Market-wide signals

  • Broad equity indexes, high-growth shares and other cyclical assets fell together.
  • Interest rates, credit spreads, currency moves or recession fears changed rapidly.
  • Peer companies reported similar multiple compression without company-specific warnings.
  • The company maintained guidance, product schedules and capital plans in its latest filing.

Company-specific warning signs

  • Lower revenue or profit guidance, a delayed product, a lost large customer or a cancelled deployment.
  • Rising receivables or inventory that grows faster than sales.
  • New risk disclosures, financing announcements, covenant pressure or a need to raise capital.
  • Higher operating expenses, weaker gross margin or a sharp change in capital commitments.
  • Management’s explanation conflicts with reported revenue, cash flow or balance-sheet movements.

Read the latest annual report, quarterly filing, earnings presentation and material-event disclosures. Compare the new guidance with prior promises: a company can continue to report growth while quietly reducing the duration, profitability or quality of that growth.

2. Rebuild the operating case from evidence

AI demand can appear impressive in demonstrations while producing little durable revenue. Separate recurring, contracted business from pilots, usage experiments and announcements that have not converted into paying workloads.

Revenue quality

  • Recurring revenue: Identify subscription, consumption or support revenue that renews, and distinguish it from one-time hardware shipments, implementation fees and licenses.
  • Backlog and remaining performance obligations: Check how much contracted work remains, when it is expected to be recognized and whether cancellation rights weaken the headline figure.
  • Customer concentration: Determine the percentage of revenue and receivables tied to the largest customers. A single hyperscaler or government contract can make growth fragile.
  • Renewals and expansion: Look for retention, net expansion, usage growth and evidence that customers are increasing production workloads rather than only testing models.
  • Pricing: Ask whether falling inference or storage prices will expand demand enough to offset lower revenue per unit.

Margins and cash generation

Track gross margin, operating margin and free cash flow together. A fast-growing business with deteriorating unit economics may need continuous external funding. Reconcile non-GAAP adjustments with cash costs, stock-based compensation and restructuring charges. Check whether free cash flow remains positive after maintenance capital expenditure, not merely before investment in new capacity.

Guidance credibility

Build a timeline of management’s previous forecasts, delivery dates and margin targets. Repeatedly moving a launch, narrowing a customer list or replacing numerical targets with broad enthusiasm is evidence about execution risk. Compare the company’s assumptions with actual order timing, production capacity and customer budgets.

3. Check whether the balance sheet can fund the AI build-out

AI infrastructure is unusually capital-intensive. Data centers, accelerators, networking, cooling and electricity can require spending years before utilization reaches a profitable level. Vanguard Investment Strategy Group wrote in its 2026 outlook, using Bloomberg data as of November 5, 2025, that the market consensus expected AI scalers to remain profitable enough to cover $2.1 trillion of planned investment from 2025 through 2027. Vanguard estimated $2.4 trillion of retained cash flow plus existing cash over the same period, while warning that leasing, public and private credit, and vendor financing are increasingly being used.

Those are sector-level estimates, not a guarantee for any individual issuer. For each company, examine:

  • Cash and short-term investments versus debt maturities by year.
  • Interest expense, floating-rate exposure and refinancing dates.
  • Operating cash flow after working-capital changes.
  • Committed purchase obligations, leases, power contracts and data-center capacity reservations.
  • Share issuance, convertible securities, employee stock compensation and the resulting dilution.
  • Whether planned capital expenditure can be reduced if demand slows, or whether contracts make the spending unavoidable.

Downside funding test

Recalculate liquidity after assuming slower revenue, lower gross margin, delayed customer payments and the full committed capital program. If the company would need an equity raise or expensive debt in that case, treat dilution and financing risk as part of the valuation rather than as an unlikely footnote.

4. Stress-test the valuation instead of anchoring on the decline

A stock that is 30% below its peak can still be expensive relative to plausible earnings and cash flow. Use a base case and at least one downside case that reflects operational setbacks, not only a lower market multiple.

Revenue growth Management’s current plan, adjusted for historical delivery Slower adoption, customer budget cuts or delayed deployments Bookings, backlog conversion and renewal data
Pricing Current realized price per workload or unit Price competition and falling inference or hardware prices Contract terms, volume discounts and gross margin
Product timing Published launch and capacity schedule Six- to twelve-month delay or lower usable capacity Supplier commitments and customer acceptance milestones
Profitability Guided gross and operating margins Higher energy, component, labor or cloud costs Unit economics and operating leverage
Financing Current rates and internally funded capex Higher rates, refinancing or equity issuance Debt maturities, covenants and dilution
Competition Current market share and switching costs A new lower-cost model, supplier or platform Customer concentration and differentiation

Value the company against normalized earnings or free cash flow under these cases. Require a margin of safety: the price should leave room for an outcome that is merely good, rather than assuming flawless execution. The Bloomberg AI Index recorded about 26% annualized earnings growth over the six years through August 4, 2026, according to U.S. Bank Asset Management Group and Bloomberg. That historical index result describes a basket over a specified period; it does not establish the growth rate of a particular stock or the return you should expect next.

5. Identify which AI layer the company occupies

“AI stock” is not a single industry. ASX investor material describes four broad layers, each with different capital intensity, timing and competitive exposure. U.S. Bank similarly notes that hyperscaler spending reaches semiconductors, servers, networking, cooling, electricity and other suppliers.

AI layer Typical businesses Main questions after a selloff
Infrastructure and hardware Accelerators, memory, servers, networking and data-center systems Are orders durable, or are customers front-loading purchases? How quickly can rivals or in-house designs erode pricing?
Energy and “picks and shovels” Power generation, cooling, construction, components and specialized equipment Are capacity constraints creating a temporary boom? What happens when new supply arrives or projects are delayed?
Platforms and applications Cloud AI services, model platforms and software applications Does usage convert to recurring revenue? Are switching costs real, and can customers move to open or cheaper models?
Enablers and adjacencies Cybersecurity, data management, observability and related services Is AI a material revenue driver or mainly a marketing label? Does the product remain necessary if AI spending slows?

Rob Talevski of Webull Securities Australia wrote for ASX, “The technology thesis was completely right. The investment thesis was a disaster.” The distinction matters: a technology can spread rapidly while a company’s stock underperforms because the market paid too much, competitors captured the economics or funding costs consumed the gains. Talevski also notes that the appropriate layer depends on your goals, timeframe and risk appetite.

6. Measure concentration through funds and correlated holdings

Count economic exposures, not tickers. A portfolio may hold a broad index fund, a technology fund and several individual companies that all depend on the same hyperscaler capital-spending cycle, semiconductor supply chain or long-term interest rates.

Build an exposure map

  1. List every direct AI, semiconductor, cloud, data-center, power and software holding.
  2. Download the latest holdings for each index, technology and thematic fund; fund weights and classifications change.
  3. Group positions by revenue driver, customer, geography, factor and AI layer.
  4. Flag companies that sell to the same small set of buyers or rely on the same suppliers.
  5. Estimate the portfolio impact of a common shock, such as lower infrastructure spending or a sharp rise in rates.

S&P Global Market Intelligence shows how concentration can transmit a shock through correlated assets. Its 2026 scenario analysis uses a 26.3% drawdown in the “Mag-7” composite, calibrated to the February 20–March 12, 2020 selloff window. The scenario is an analytical stress, not a forecast. Use the same discipline for your own holdings: diversification by ticker is not diversification if the positions respond to the same risk drivers.

7. Verify information and guard against AI-themed fraud

AI hype has created a fertile setting for false investment claims. A joint investor alert from the SEC, NASAA and FINRA warns that bad actors use artificial intelligence themes, fake news, deepfakes and fabricated endorsements in pump-and-dump schemes. The alert states: “Be cautious about using AI-generated information to make investment decisions or to attempt to predict changes in the stock market’s direction or in the price of a security.”

Verification checklist

  • Read the issuer’s filing and exchange announcement instead of relying on a screenshot, social-media post or chatbot summary.
  • Confirm that the ticker, exchange listing and legal entity match across independent sources.
  • Check whether revenue, partnerships, government contracts and product claims appear in audited or regulatory disclosures.
  • Verify an adviser or broker’s registration and disciplinary history through the tools at Investor.gov.
  • Treat guaranteed returns, urgent private placements, celebrity endorsements and anonymous “insider” tips as red flags.
  • Use AI tools, if at all, to organize documents; verify every material fact against the original filing.

8. Compare two AI stocks on the same decision grid

When choosing between candidates, use identical dates, accounting definitions and scenarios. A table prevents a familiar brand or dramatic rebound chart from substituting for analysis.

Comparison axis Questions to answer
Selloff cause Was the decline macroeconomic, valuation-driven or caused by deteriorating execution?
Revenue quality How much is recurring, contracted and diversified? What are renewal and customer-concentration figures?
Margins and free cash flow Are margins improving after all cash costs, and can the business fund maintenance and growth capex?
Valuation What price-to-sales, earnings or cash-flow assumptions hold in base and downside cases?
Capital and financing What are debt maturities, leases, purchase commitments, interest costs and dilution requirements?
Moat and switching costs Would customers incur meaningful technical, regulatory or workflow costs to leave?
AI layer Is the company an infrastructure supplier, energy provider, platform, application or enabler, and what cycle drives that layer?
Regulation and supply chain Could export controls, energy limits, privacy rules, component shortages or a single supplier impair growth?
Liquidity Can the balance sheet withstand the downside case without emergency financing?
Portfolio overlap Do existing funds or holdings already provide the same exposure?

9. Make the position fit your portfolio

A sound company can still be a poor purchase if your portfolio already carries the same risk or if the position is too large for your loss tolerance. Decide the portfolio role before placing an order.

Set rules before buying

  • Choose a maximum position size based on the loss you can tolerate, not on how far the stock has fallen.
  • Decide whether to buy in stages and specify the dates or evidence that would trigger each tranche.
  • Record the thesis in measurable terms: revenue, margin, cash-flow, customer or product milestones.
  • Write the invalidation condition, such as a permanent loss of a key customer, an unfunded capex plan or a structural margin collapse.
  • Set a review date and a rule for reducing the position if the thesis changes; do not convert a failed thesis into an indefinite hold.

Use a registered brokerage platform, confirm order details and understand market, limit and stop-order behavior before trading. A staged purchase can reduce timing risk, but it does not make an expensive or deteriorating business safe.

10. A practical pre-purchase worksheet

  1. Document the decline: Write the date, percentage move, market context and the company’s stated reason.
  2. Read primary disclosures: Review the latest filing, earnings release, call transcript and material-event notices.
  3. Reconcile operations: Compare revenue, backlog, renewals, gross margin, operating expenses, free cash flow, receivables and inventory with prior periods.
  4. Map funding: List cash, debt maturities, interest expense, leases, purchase commitments, capex and dilution.
  5. Run scenarios: Lower growth, lower prices, delayed deployment, higher costs, a new competitor and reduced customer spending.
  6. Classify the layer: Identify whether the exposure is infrastructure, energy and equipment, platforms and applications, or an enabling adjacency.
  7. Map correlations: Add direct and fund holdings, then group them by customer, supplier and macro risk.
  8. Verify legitimacy: Confirm the company, exchange, adviser and claims independently; reject deepfakes and unverifiable promotions.
  9. Set portfolio rules: Define position size, purchase schedule, review date and thesis-invalidation evidence.
  10. Make the decision: Buy only if the downside case is survivable, the valuation has a margin of safety and the position adds an exposure you intentionally want.

Common mistakes that turn a dip into a value trap

  • Anchoring on the peak: The previous high is not intrinsic value.
  • Confusing announcements with revenue: A model partnership or pilot is not proof of profitable, recurring demand.
  • Ignoring financing: Growth funded by expensive debt or repeated equity issuance can transfer value away from existing shareholders.
  • Using one metric: Revenue growth without margins and cash flow can conceal weak economics; a low price-to-sales ratio can still be expensive.
  • Assuming all AI layers move together: Hardware, power, software and cybersecurity face different cycles and competitive pressures.
  • Counting tickers: Several funds may own the same mega-cap companies and suppliers.
  • Trusting generated summaries: AI-produced text can repeat false filings, fabricated news or outdated holdings.
  • Buying without an exit condition: Without an invalidation rule, investors often average down after the original thesis has failed.

When the answer is to wait

Waiting is rational when the selloff’s cause is unresolved, management has not supplied reliable numbers, liquidity depends on favorable financing, or the downside valuation still assumes rapid adoption and high margins. A missed rebound is a smaller risk than committing capital without knowing what the business can earn under ordinary—not perfect—conditions.
