A selloff changes the price you pay, not the quality of the business behind the stock. Before buying, determine why the shares fell, separate recognized AI revenue from bookings or promises, rebuild valuation using current financial statements, and test whether cash, customers, competition and capital needs can support the plan. Finish with a valuation range, a position-size limit and a condition that would invalidate your thesis.
The sequence below is designed for decisions made after a sharp decline, when a lower quote can make deteriorating fundamentals look deceptively cheap.

1. Establish what actually fell
Start by distinguishing a broad market or technology-sector de-rating from a company-specific failure. A stock can drop because investors are paying lower multiples for the entire sector, because interest rates changed, or because the company reported weaker results. Those causes have different implications for a purchase.

Write down the stated reason for the decline, then check whether reported revenue, margins, cash flow and guidance support it.

Separate market movement from company evidence
- Sector move: Several comparable companies fall together while operating results remain broadly intact. The issue may be valuation or macroeconomic conditions.
- Company event: A missed contract, delayed product, customer loss, accounting change, financing announcement or guidance cut points to an issuer-specific risk.
- Mixed case: A sector de-rating can expose a company whose growth already required aggressive assumptions. Treat the lower multiple as a warning to revisit those assumptions, not as proof of value.
Keep a dated note of the filing, event and share-price move. This prevents you from replacing evidence with a story formed after the decline.
2. Verify what the company calls AI revenue
AI companies often discuss several measures that are not interchangeable. Label every number before using it in a valuation or growth calculation.
| Measure | What it means | How to use it |
|---|---|---|
| Recognized revenue | Sales recorded under the company’s accounting rules for the reporting period. | Use for historical growth, gross margin and price-to-sales calculations. |
| Bookings or contracted value | Orders or signed commitments that may be delivered and recognized later. | Assess conversion, cancellation terms and timing; do not treat as current sales. |
| Backlog or remaining performance obligations | Contracted work still to be performed. | Check duration, customer concentration, renewal terms and required costs before assuming revenue. |
| Pilot or proof of concept | A limited deployment that may never become a production contract. | Track conversion rates and elapsed time; assign little value until repeatable production revenue appears. |
| Management projection | A forward-looking estimate based on assumptions. | Model independently and test the assumptions in bear, base and bull cases. |
| Total addressable market | An estimate of potential industry spending. | Use only as context. It is not evidence of the company’s share, pricing or cash generation. |
Trace revenue to paying customers
For each material AI product, identify who pays, what is delivered, when revenue is recognized and whether the contract renews. Ask whether the buyer is paying for production use or an evaluation. Compare disclosed customer counts with revenue concentration and look for a small number of unusually large contracts.

Check quality and durability
- Is revenue recurring, usage-based, project-based or dependent on one-time implementation work?
- Are contracts cancellable, and can customers reduce usage if model prices fall?
- Does reported growth come from more customers, higher usage, price increases or acquisitions?
- Are unpaid receivables, deferred revenue or customer incentives changing faster than sales?
If management presents a large future opportunity but recognized revenue remains small, keep the opportunity in the forecast as a scenario rather than in the current valuation denominator.
3. Rebuild the valuation from current numbers
A lower share price does not automatically mean a lower valuation. Update the share count for options, restricted stock, convertibles and recent offerings, then calculate market capitalization and enterprise value using the latest balance sheet.

Use the right denominator
- Price-to-sales: Useful for early companies, but only when revenue is durable and margins can eventually support the valuation.
- Price-to-gross-profit: More informative when two companies have different software, cloud or hardware costs.
- Free-cash-flow yield: Appropriate only after adjusting for sustaining capital expenditure and excluding temporary working-capital benefits.
- Earnings multiples: Meaningful when earnings are positive and not distorted by unusual items.
Enterprise value generally starts with equity value, adds debt and other senior claims, and subtracts cash and cash equivalents. Use a current, fully diluted share count; a falling price can be offset by new shares issued to fund operations.
Test whether the denominator is deteriorating
A lower price-to-sales ratio is not attractive if sales growth is slowing, gross margin is contracting or losses are widening. Build a forecast with explicit assumptions for revenue growth, gross margin, operating expenses, capital expenditure and dilution. Compare the implied valuation with a conservative base case rather than with the company’s most optimistic target.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsUse a valuation range, not false precision
Set a bear, base and bull value using different growth and margin paths. State which assumptions drive most of the spread. If the current price is above the bear and base outcomes, waiting may be rational even after a large decline. If it is below a conservative value and the balance sheet can fund the plan, a staged purchase can be considered without claiming that timing risk has disappeared.
4. Check losses, cash burn and funding runway
AI infrastructure requires expensive chips, data-center capacity, electricity, networking, engineers and product development. Read operating cash flow and capital expenditure together; a company can report fast revenue growth while consuming substantial cash.
Calculate a practical runway
- Start with unrestricted cash and available committed facilities.
- Subtract debt maturities, lease obligations and other unavoidable payments on their due dates.
- Review the latest operating cash burn and capital expenditure separately.
- Model the cash balance under the bear case, including slower customer adoption and higher infrastructure costs.
- Identify when management would need debt, an equity offering, an asset sale or a strategic partner.
Ask whether the company can finance GPUs, data centers, power, talent and product development without repeated dilution. A planned equity issuance may be sensible for growth, but it transfers value from existing holders if returns on the new capital are inadequate.

Read loss trends in context
IREN Limited reported a $702.6 million net loss for fiscal 2026 and stated that expanding its AI-cloud business requires substantial additional investment that may outpace monetization. The figure is a filing result for that fiscal year, not a forecast of future losses; the accompanying investment requirement is the issue to model.
C3.ai, Inc. reported net losses of $288.7 million in fiscal 2025, $279.7 million in fiscal 2024 and $268.8 million in fiscal 2023. Its filing warns that reduced demand, competition, forecasting errors and failure to capitalize on growth opportunities can hurt results. A multi-year loss trend requires a credible path to improving unit economics, not merely a larger addressable market.
5. Examine the balance sheet and dilution risk
Liquidity questions
- How much cash is unrestricted and immediately available?
- What portion of liquidity depends on an undrawn revolver, asset-backed borrowing or a financing condition?
- When do debt, convertible notes and major leases mature?
- Are capital expenditures committed, optional or tied to take-or-pay contracts?
Share-count questions
- What is the latest basic and diluted share count?
- How many options, restricted awards and convertible instruments could become shares?
- Has management issued stock to fund operations or acquisitions?
- Would the base case require another offering before cash flow turns positive?
Model per-share value after expected dilution. Comparing today’s price with a pre-selloff chart that ignores new shares can make the stock appear cheaper than it is for each shareholder.
6. Test the moat and the ways the thesis can fail
An AI label is not a durable advantage. Examine the specific mechanism that could protect pricing and customer relationships.
Potential sources of durability
- High switching costs created by deeply integrated workflows and proprietary data.
- Distribution that consistently reaches buyers at a lower acquisition cost than rivals.
- Exclusive or difficult-to-replicate data rights, provided they are legally usable and economically valuable.
- Operational expertise that improves reliability, latency, security or compliance for a defined customer group.
Failure modes to investigate
- Customer concentration: One customer or a small group may account for a material share of revenue, leaving results exposed to a cancellation or renegotiation.
- Supplier dependence: Scarce GPUs, networking equipment, electricity or data-center capacity can delay deployments or compress margins.
- Hardware obsolescence: A rapid improvement in chip efficiency can reduce the value of existing equipment before it is fully depreciated.
- Model obsolescence: A better or cheaper model can make a product’s performance advantage temporary.
- Pricing pressure: Falling inference costs may benefit customers faster than they benefit the provider.
- Cybersecurity and privacy: A breach, data misuse or weak access controls can cause remediation costs, lost contracts and regulatory action.
- Regulation: Rules affecting data, automated decisions, safety or sector licensing can delay sales or increase compliance costs.
- Commercialization delay: Pilots may take longer to convert, while infrastructure spending continues.
- Return on invested capital: Large capital commitments may not earn an acceptable return even if revenue rises.
For each risk, identify a measurable indicator such as renewal rate, largest-customer share, utilization, gross margin per compute hour, incident count or regulatory milestone. A risk that cannot be monitored should receive a larger valuation discount.

7. Use disclosure quality as an investment input
In 2025, the SEC Investor Advisory Committee said: “Issuers have struggled with providing consistent disclosure to investors in the absence of comprehensive guidance from the Commission.” Its recommendation proposed that issuers define what they mean by AI, describe board oversight and separately report material effects on internal operations and consumer-facing matters.
Use that framework to assess whether a company’s communication is decision-useful. Look for a clear definition of the products included in “AI,” governance responsibility, measurable operating effects and a consistent separation between current results and forecasts. Vague terminology is not proof of misconduct, but it increases the work required to verify the thesis and should reduce confidence in projections.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.8. Build bear, base and bull cases
Write the assumptions before looking at the implied share value. Each case should specify:
| Variable | Bear case question | Base-case question | Bull-case question |
|---|---|---|---|
| Revenue | What if pilots convert slowly and a major customer leaves? | What growth is supported by current contracts and observed renewals? | What evidence would justify faster adoption? |
| Gross margin | What if compute, power or support costs rise? | What margin is achievable at realistic utilization? | What operating leverage appears after scale? |
| Operating expense | Which spending cannot be cut without damaging the product? | What hiring and sales pace matches the revenue plan? | What incremental expense is needed to capture upside? |
| Capital expenditure | What if equipment is ordered before demand arrives? | Which projects are funded and when do they become productive? | Can expansion be financed from operating cash flow? |
| Dilution | How many shares are needed to survive the downside? | Can the company reach the next milestone without an offering? | Does growth create value after issuing shares? |
| Terminal value | What if the advantage fades and margins normalize lower? | What long-term growth and margin are defensible? | What evidence supports a sustained premium? |
Define thesis-invalidating evidence
Write specific triggers before buying: a renewal rate below a chosen threshold, a named customer representing an unacceptable share of sales, gross margin falling despite scale, a financing that exceeds your dilution limit, or a product milestone repeatedly delayed. A review date is useful, but a broken operating condition should prompt action immediately.

9. Compare AI stocks on the same axes
When two or more companies remain after screening, compare like with like. A table prevents a high-growth narrative from obscuring weak cash economics.
Best Value
| Axis | Company A evidence | Company B evidence | Decision question |
|---|---|---|---|
| Recognized AI revenue | Enter reported sales, not projected opportunity. | Enter reported sales, not bookings alone. | Which business has proven demand? |
| Growth and gross margin | Use the same period and accounting basis. | Use the same period and accounting basis. | Is growth creating or destroying gross profit? |
| Operating cash flow and capex | Show both amounts and direction. | Show both amounts and direction. | How much external funding is required? |
| Valuation | Apply a conservative base-case value. | Apply a conservative base-case value. | Which price offers a margin of safety? |
| Liquidity and maturities | List cash, facilities and due dates. | List cash, facilities and due dates. | Who can withstand a prolonged selloff? |
| Customer concentration | Record disclosed major-customer exposure. | Record disclosed major-customer exposure. | Whose revenue is more resilient? |
| Dilution | Model awards, converts and likely offerings. | Model awards, converts and likely offerings. | Which per-share value survives dilution? |
| Durability | Assess switching costs, data and distribution. | Assess switching costs, data and distribution. | Which advantage can competitors realistically copy? |
| Sensitivity | Test GPU, power, cloud and regulatory changes. | Test GPU, power, cloud and regulatory changes. | Which thesis breaks under a plausible shock? |
Do not rank companies on a single ratio. A lower price-to-sales multiple can reflect weaker margins, higher capital needs or greater dilution risk.
10. Convert the analysis into an action rule
Buy only when the evidence and price agree
A purchase is strongest when recognized revenue is credible, the balance sheet can fund the plan, competitive risks are monitored and the conservative valuation range is above the current price. Define the maximum position before placing an order. Keep the allocation consistent with your time horizon and overall diversification rather than with the excitement of the selloff.
Wait when the facts are incomplete
Waiting is appropriate when the next filing, contract renewal, financing or product milestone will materially change the valuation. A staged entry can reduce the risk of choosing the exact bottom, but it cannot remove business risk or make an overvalued company safe.
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
Avoid when the denominator or funding plan is broken
Avoid the stock when revenue quality cannot be verified, losses and capital needs are accelerating without a credible funding path, customer concentration is unacceptable, or the bear case implies permanent impairment. A lower quote is not a reason to override those conditions.
11. A repeatable pre-purchase checklist
- Record the selloff date, percentage move and stated cause.
- Read the latest 10-K, 10-Q and relevant 8-K.
- Classify every AI-related figure as recognized revenue, booking, backlog, remaining performance obligation, pilot, projection or market estimate.
- Identify paying customers, contract duration, renewal terms and concentration.
- Update diluted shares, market capitalization and enterprise value.
- Calculate valuation using a denominator that reflects the company’s economics.
- Review operating cash burn, capital expenditure, debt maturities, leases and liquidity.
- Model the cash runway and likely dilution under a bear case.
- Assess switching costs, proprietary data, distribution, suppliers, obsolescence, pricing, security and regulation.
- Write bear, base and bull assumptions and calculate a valuation range.
- Set a position-size limit, review date and thesis-invalidating condition.
- Choose buy, wait or avoid only after all previous steps are documented.
Frequently Asked Questions
How soon after a selloff should I buy an AI stock?
There is no reliable calendar rule. Buy timing matters less than completing the filing, revenue-quality, runway and valuation checks; if a pending filing or financing could change the thesis, wait for that evidence.
Is a large AI backlog enough to justify buying?
No. Backlog is contracted work still to be performed. Check delivery timing, cancellation rights, customer concentration, required costs and the probability that it converts into recognized revenue and cash.
Why can a company with strong revenue growth still be a poor investment?
Growth can require more cash than the business generates. Rising capex, compute costs, operating losses and share issuance can reduce per-share value even while reported revenue increases.
What is the most important number in an AI-stock comparison?
No single number is decisive. Compare recognized revenue quality, gross profit, cash flow after capex, liquidity, dilution and a conservative valuation together.
