What Should You Invest in When Interest Rates Are Rising: Stocks, Bonds, or Cash?

There is no single winning asset when interest rates rise. Use cash and cash equivalents for money you may need soon, high-quality short- or intermediate-term bonds for income and diversification over the next several years, and diversified stocks for goals far enough away to withstand market losses. Set the mix by time horizon, liquidity, inflation exposure, rate sensitivity, credit risk, taxes, and your ability to stay invested—not by trying to predict whether the next rate move will favor one asset class.

The Federal Reserve reported in July 2026 that the federal-funds target range remained 3.5% to 3.75% while inflation was still above its 2% longer-run objective. Since the start of 2026, two-year Treasury yields had risen about 60 basis points and 10-year yields about 35 basis points, yet broad equity indexes had gained about 9%. That combination is a useful warning: higher rates can pressure some assets without determining every market return.

What rising interest rates change

Interest rates affect each asset through a different channel. Cash products can reset their yields upward as short-term rates rise. Newly issued bonds generally come with higher coupons, but the market value of older fixed-rate bonds can fall because their lower coupons are less attractive. Stocks are valued partly by discounting future profits back to today; a higher discount rate can reduce valuations, especially for companies whose expected cash flows are far in the future. At the same time, stronger economic growth, better earnings, or falling inflation can offset that valuation pressure.

Rate changes also carry information about the economy. A central bank may raise rates to restrain demand and inflation, while bond yields can rise because investors expect stronger growth, larger government borrowing, or higher inflation premiums. The reason rates are rising matters as much as the direction.

Cash and cash equivalents: safest for near-term needs

Cash equivalents include savings deposits, certificates of deposit, Treasury bills, money-market deposit accounts, and money-market funds. They generally have the lowest nominal loss risk of the three major asset categories, but also the lowest long-term return potential. Investor.gov identifies inflation as the central long-term danger: if prices rise faster than your cash return, your purchasing power declines even when the account balance does not.

When cash is the right tool

  • Emergency reserves that must be available without selling a volatile asset.
  • Taxes, tuition, a down payment, or other spending due within the next few years.
  • Money you cannot afford to expose to a temporary market loss.
  • A temporary holding place while you complete a financial decision, provided you understand the opportunity cost.

Compare cash choices on an after-tax basis. Check whether a deposit is insured, whether a Treasury bill is guaranteed by the U.S. government subject to its terms, whether a money-market fund can fluctuate, how quickly you can withdraw, and whether a certificate of deposit imposes an early-withdrawal penalty. A high headline yield may be variable, promotional, taxable at a different rate, or available only for a limited period.

Why a large permanent cash allocation can fail

Cash avoids the price volatility of stocks and bonds, but it does not avoid inflation risk. Holding decades of retirement assets in cash can lock in a low real return and force you to save substantially more. Cash is therefore a destination for liquidity needs, not automatically a substitute for every long-term investment.

Bonds: income and diversification with rate and credit trade-offs

Bonds are loans to governments, companies, or other issuers. They usually fluctuate less than stocks and offer more modest return potential. When market yields rise, newly issued bonds become more appealing because they pay higher interest than older bonds with the same risk. The price of an existing fixed-rate bond generally falls until its yield is competitive with new issues.

Duration determines how strongly rates move your price

Duration is an estimate of a bond or bond fund’s sensitivity to changes in yields. A longer-duration security usually loses more value when yields rise and gains more when yields fall. Shorter-duration bonds mature sooner, allowing principal to be reinvested at newer rates, so their market prices tend to be less sensitive to a given rate move. Short duration does not eliminate losses: credit deterioration, liquidity problems, and unexpectedly large yield changes can still hurt.

Individual bonds versus bond funds

  • Individual high-quality bonds: If you hold an issue to maturity, you can generally receive its stated principal, subject to issuer default and other terms. Its market value can still fall before maturity, which matters if you might sell.
  • Bond funds and exchange-traded funds: They diversify across many issues and continuously buy and sell securities. They do not have a fixed maturity date, so their share price keeps responding to interest-rate and credit changes.

Inflation also reduces the purchasing power of fixed interest payments. A bond with a high nominal coupon can deliver a disappointing real return if consumer prices rise faster than expected. Corporate, municipal, and high-yield bonds add credit risk: the issuer may pay more interest precisely because investors demand compensation for a greater chance of delayed payment or default.

When bonds can diversify stocks—and when they may not

Traditional government bonds have often helped when a growth scare caused investors to seek safety and central banks could cut rates. The Federal Reserve’s October 2026 research note highlights a different case: during an inflationary supply shock, long-term government bonds can fall at the same time as stocks. Bonds are more likely to diversify equities when the shock is growth-driven, inflation is anchored, and policymakers have room to lower rates. Do not assume that every bond fund will rise whenever stocks fall.

Stocks: the growth engine for distant goals

Stocks represent ownership in businesses. Their prices can be highly volatile over months or years, but investors with long horizons have time to recover from economic cycles and market drawdowns. Retirement accounts, education funds for a young child, and other goals decades away generally need some equity exposure because cash may not keep pace with inflation and bonds may not provide enough growth.

Rising rates can reduce the present value of future profits, pressure highly valued growth companies, and increase financing costs. They do not guarantee a stock-market decline. If higher rates reflect healthy demand, companies may report stronger earnings; if inflation falls, valuations can improve even before policy rates decline. The Federal Reserve’s July 2026 figures—Treasury yields up while broad equity indexes were also up—demonstrate why “rates up means stocks down” is not a dependable rule.

Size stock risk to your behavior as well as your goal

Choose an equity allocation you can hold through a substantial temporary loss. Selling after a decline converts volatility into a permanent result and can leave a long-term plan underfunded. Diversification across regions, sectors, and company sizes reduces dependence on one economic outcome, but it cannot remove market risk. A diversified stock fund is still capable of losing value when rates, earnings expectations, or risk appetite change.

Match the investment to the date you need the money

When the money is needed Primary concern Typical role for each asset
Days to roughly one year Immediate liquidity and preservation of nominal value Cash equivalents such as insured deposits or Treasury bills; avoid relying on stock prices or long-duration bonds
About one to several years Protecting the spending date while earning more than idle cash Cash for the earliest withdrawals; a ladder or diversified short-duration, high-quality bonds for later withdrawals
Many years or decades Maintaining purchasing power and funding growth Diversified stocks as the growth core, with bonds and cash sized for stability and planned withdrawals

The boundaries are not fixed. A person with an unusually high tolerance for loss may still need cash for a near-term purchase, while someone approaching retirement may hold more bonds several years before withdrawals begin. Separate accounts or “buckets” can make the time horizon visible without pretending that market outcomes are predictable.

A practical allocation process

  1. List the dates and amounts. Write down emergency needs, annual spending, taxes, planned purchases, and long-term goals. Assign each dollar a date rather than starting with an asset-class opinion.
  2. Fund the liquidity bucket. Keep emergency reserves and near-term spending in suitable cash equivalents. Verify access, insurance or guarantee status, maturity dates, withdrawal restrictions, and after-tax yield.
  3. Build the intermediate bucket. For money needed over the next several years, consider a ladder of high-quality bonds that mature in different years or a diversified short- or intermediate-duration fund. Staggering maturities reduces the risk of having to reinvest everything on one date.
  4. Set the long-term growth allocation. Use diversified stocks for goals that can tolerate market cycles. Add bonds according to your need for stability and your ability to remain invested during losses; do not abandon the equity allocation solely because policy rates are rising.
  5. Inspect duration and credit quality. Read a bond fund’s duration, average maturity, issuer mix, credit ratings, and fees. For individual bonds, review the issuer, call provisions, maturity, coupon, and what happens if you sell early.
  6. Account for taxes. Compare after-tax yields in taxable and tax-advantaged accounts. The same nominal interest rate can produce different spending power depending on your tax bracket, account type, and local rules.
  7. Write a rebalancing rule. Choose a calendar review or percentage bands in advance. Rebalance by directing new contributions or withdrawals first, then selling only as needed, so rising or falling markets do not dictate an impulsive decision.

How to decide whether to shorten bond duration

Shortening duration can make sense when a known spending date is approaching, when a temporary price decline would cause you to sell, or when your existing bond portfolio takes more rate risk than your plan requires. It also accelerates reinvestment into new yields as bonds mature. The trade-off is that short-term yields may fall sooner if the central bank cuts rates, leaving you with less income and less potential price appreciation than a longer-duration portfolio.

Do not shorten duration solely because a rate increase feels imminent. If rates fall instead, longer bonds may outperform. Base the decision on the date you need principal, your tolerance for interim losses, and the role bonds play beside stocks.

What can go wrong—and how to respond

Keeping everything in cash after a rate scare

This protects the account statement from market swings but exposes long-term purchasing power to inflation and creates reinvestment risk if rates later decline. Keep the amount required for liquidity, then invest the remainder according to its horizon.

Buying a long bond for its high coupon without checking duration

A high coupon does not prevent a market loss when yields rise. Review duration and maturity, and confirm whether you can hold to maturity. If you may need the money earlier, price volatility matters even when the issuer is expected to repay.

Assuming every bond is safe

Government, investment-grade corporate, municipal, and high-yield bonds have different default and liquidity risks. A bond fund can lose value from both rate changes and credit deterioration. Match credit quality to the job the money must perform.

Chasing a current yield as if it were permanent

Cash rates can reset, bond funds’ income can change, and a quoted yield may be based on a particular date or calculation. Treat today’s yield as information for comparison, not a guaranteed future return.

Using a Federal Reserve scenario as a forecast

The 2026 stress-test path for Treasury rates and equities is an analytical scenario. It is not a promise that rates will decline or stocks will rise. Keep your plan robust across multiple outcomes rather than betting on one central-bank path.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Reviewing and rebalancing as conditions change

Review the plan when your goal date, income, emergency reserve, tax situation, or ability to tolerate losses changes—not every time a headline changes. At a scheduled review, check whether cash still covers the required spending window, whether bond duration and credit exposure still fit, and whether stock gains or losses have pushed the allocation outside your chosen range.

Rebalancing sells part of what has become relatively large and adds to what has become relatively small. That discipline prevents a rising-rate period from quietly turning a balanced plan into an unintended bet on cash, long bonds, or stocks. It also acknowledges a basic limitation: no allocation can eliminate inflation, market, interest-rate, and credit risk simultaneously.

Bottom line

Use cash for liquidity, high-quality short- or intermediate-term bonds for the portion that needs income and moderate stability, and diversified stocks for long-term growth. Rising rates improve the yields available on new cash and bonds but can reduce prices of existing longer-duration bonds. Inflation can erode cash and fixed payments, while an inflationary shock can hurt stocks and bonds together. A horizon-based mix, explicit limits on duration and credit risk, attention to after-tax returns, and periodic rebalancing are more reliable than trying to name one asset class as the winner.
