What risks should investors check before buying defence-sector shares?

Defence shares are not automatically safe or “defensive.” Their results depend on appropriations, procurement decisions, contract wording, programme execution, export permissions, supply chains, cyber controls and the price already embedded in the stock. Before buying, analyse the specific company’s customers, programmes, contracts, backlog, cash generation, balance sheet and valuation. Two contractors can face the same geopolitical event and produce very different investment outcomes.

Why a geopolitical shock does not make every defence share a winner

Defence demand is mediated by government budgets and procurement processes rather than by headlines alone. A conflict may increase orders for air defence, munitions, drones, intelligence or maintenance while leaving another programme delayed, cancelled or reprioritised. Governments can also redirect money between suppliers, countries and capabilities.

Revenue usually arrives through multi-year programmes with annual funding, contract modifications, acceptance milestones and customer options. That creates visibility, but it also means a company can have an attractive strategic position and still miss earnings targets because an award slips, a production lot is not funded or a programme is recompeted. Do not treat defence shares as recession-proof, conflict-proof or guaranteed beneficiaries of war.

1. Government-budget and procurement dependence

Start with the company’s latest annual report and risk factors. Identify which appropriations, departments and programmes support each major segment. In the United States, programmes can be affected by the administration’s budget request, congressional authorization and appropriation, continuing resolutions, debt-ceiling disputes and changing procurement priorities. Lockheed Martin’s global risk disclosure expressly identifies those processes as factors affecting government programmes.

A continuing resolution can keep an existing programme operating while preventing a new start or production increase. A budget can be approved while a particular line item is reduced, delayed or moved to another supplier. Even when a programme survives, a slower obligation schedule can push revenue and cash into later periods.

Questions to answer in the filing

  • What percentage of sales comes from each government, department and programme?
  • Which programmes are in research, development, low-rate production, full-rate production, sustainment or retirement?
  • Are the company’s largest opportunities included in an enacted budget, merely requested by an administration, or dependent on an award that has not occurred?
  • What happens if a programme is delayed, recompeted, descoped or cancelled?
  • How much of the forecast depends on a particular political administration or defence strategy?

Look for language about protests, bid challenges and loss of preferred-contractor status. A technically strong bidder can still lose a recompete, and an incumbent can face a transition period before replacement work begins.

2. Customer concentration can make a “large” contractor vulnerable

Government revenue is not automatically diversified. A company may sell to many agencies but still depend overwhelmingly on one country; a prime contractor may rely on one platform; and a subcontractor may depend on a single prime’s purchasing decisions. Concentration magnifies the effect of a budget cut, contract dispute or security review.

Leidos reported approximately 87% of revenue from U.S. government contracts in fiscal 2025, 2024 and 2023, according to its 2026 filing. That is a company-specific disclosure, not a defence-sector average. Use each issuer’s current filing rather than applying that percentage to another company.

Map concentration at three levels

  • Customer: revenue from one government, department, agency or prime contractor.
  • Programme: sales tied to one platform, mission system, production lot or service contract.
  • Geography: exposure to one country’s budget, currency, political system or export approvals.

Also examine receivables by customer and the effect of a delayed payment. A business can appear diversified by contract count while one customer still determines its cash cycle and negotiating power.

3. Contract economics determine who bears the downside

Two companies with identical contract values can have opposite risk because of pricing and reimbursement terms. Classify major work as cost-plus, fixed-price, time-and-materials, or indefinite-delivery/indefinite-quantity (IDIQ). Then determine whether reported backlog is funded, unfunded, or dependent on future task orders and options.

Contract form Potential advantage Investor risk to test
Cost-plus Eligible costs are reimbursed, often with a fee. Lower incentive for efficiency, audit adjustments, fee pressure and customer control over allowable costs.
Fixed-price Predictable price and potential margin upside if execution is efficient. The contractor absorbs labour, materials, inflation, tariffs, supplier failures, rework and schedule overruns.
Time-and-materials Billing reflects hours and specified materials. Revenue depends on labour availability, billable utilisation, rate approvals and customer demand.
IDIQ Creates a contractual vehicle for future orders. A ceiling is not revenue; task orders, funding and competition determine actual work.

Fixed-price exposure deserves special attention when a programme is technically immature or relies on long-lead components. Read whether the company has recorded loss provisions, changed estimates or increased reserves on problem contracts. Compare gross-margin trends with inflation, wage growth and supplier disruptions.

U.S. government clauses can also change the timing and economics of an award. Kratos stated in its 2025 Form 10-K that some clauses allow the government to “unilaterally terminate the contract for convenience.” In that situation, the contractor may receive costs incurred plus a reasonable profit and transfer work in process, but that is not equivalent to receiving the full remaining contract value. Check the specific clause and accounting treatment rather than assuming cancellation produces a windfall.

4. Test backlog quality, not just its headline size

Backlog is useful only when you know what is funded, executable and profitable. Separate awarded backlog from opportunities, options, framework ceilings and management pipeline. Then ask how quickly each category converts into revenue and operating cash.

General Dynamics reported a 1.6-to-1 defence-segment book-to-bill ratio for 2025 in its 2026 annual-report disclosure. Book-to-bill above one indicates orders exceeded revenue during that period; it does not guarantee future earnings, margin or cash flow. A large order can require years of investment before delivery, contain unfunded options or carry difficult fixed-price work.

Backlog questions that change the risk assessment

  • What proportion is funded today, and what proportion requires annual appropriations?
  • How much depends on customer options that have not been exercised?
  • Are any programmes under strategic review, protest, restructuring or termination?
  • What is the expected revenue conversion by year, and how has management’s conversion forecast changed?
  • Does backlog carry the same margin as current work, or does it include lower-margin ramp-up production?
  • How much working capital, inventory and capital expenditure is required before the backlog produces cash?

Compare book-to-bill with operating cash flow, contract assets, unbilled receivables and inventory. Orders can rise while cash conversion deteriorates.

5. Geopolitics, sanctions and export controls

International sales add customers and growth opportunities, but they add permissions and political dependencies. Review revenue and facilities by country, export licences, foreign military-sales exposure, local-content rules, currencies and sensitive components. Sanctions, embargoes, tariffs, countermeasures, shipping disruption, protests or a change of government can prevent delivery or raise costs.

A company may need approval before transferring technology, hiring certain personnel, shipping a component or performing maintenance abroad. A licence delay can postpone revenue even when the customer has signed a contract. Export restrictions can also make a product unavailable to an otherwise attractive market.

Build a country-risk map

  • List the countries that provide revenue, manufacturing, engineering, suppliers and financing.
  • Mark which sales require export, re-export or technology-transfer approvals.
  • Check exposure to sanctions regimes and the company’s ability to substitute customers or suppliers.
  • Assess currency, repatriation, tax and political risks in each material market.

Do not assume that a global footprint automatically diversifies risk. Several countries may depend on the same U.S. export licence, a common supplier or one regional logistics route.

6. Supply-chain resilience and execution capability

Defence programmes often use specialised electronics, propulsion, energetics, castings, sensors and secure software. A single-source component or a small pool of cleared engineers can become a production constraint. Filings commonly identify long-lead materials, subcontractor dependence, quality issues, labour shortages and logistics disruption as risks.

Fixed-price contracts make this operational risk financially important: the company may have to absorb higher input costs instead of passing them to the customer. Look for inventory growth that is out of line with sales, increasing contract assets, supplier advances, premium freight, warranty provisions and programme charges. These can indicate that the company is funding production before it can bill or that estimates are deteriorating.

Execution evidence to examine

  • On-time delivery and acceptance history by major programme.
  • Recent schedule slips, engineering changes, test failures and quality findings.
  • Use of sole-source suppliers and the time required to qualify alternatives.
  • Hiring, clearance and retention data for scarce technical roles.
  • Management’s record of meeting prior margin and cash-flow guidance.

A company with strong demand can still destroy value by accepting work it cannot manufacture profitably.

7. Cybersecurity, classified information and operational resilience

Defence contractors hold classified information and operate systems that customers may require to meet stringent security standards. A cyber incident can interrupt production, expose controlled data, trigger investigation, weaken customer trust or affect eligibility for future work. CAE lists cybersecurity as a distinct enterprise-risk category.

Read disclosures for material incidents, ransomware, intellectual-property theft, supplier breaches and outages. Distinguish a blocked email system from an incident involving classified or export-controlled information; the contractual and regulatory consequences can be very different.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What to review

  • Board and executive responsibility for cyber risk.
  • Security frameworks, facility clearances and customer-imposed controls.
  • Incident response, backup, recovery and supplier-security requirements.
  • Insurance limits, exclusions and disclosed litigation or remediation costs.
  • Whether a breach could suspend a facility, programme or clearance.

Operational resilience also includes physical security, severe weather, power availability and continuity at classified sites. A company may have cyber insurance and still suffer lost production, contract penalties and reputational damage.

8. Compliance, investigations and reputation

Government procurement rules create risks beyond ordinary commercial sales. Check anti-bribery, procurement-integrity, false-claims, export-control, sanctions, lobbying, accounting, environmental and human-rights disclosures. Investigations can impose fines, repayment, monitors, bid suspension or additional controls; they can also consume management time.

CAE notes that negative perceptions can affect trust, recruitment and contracts. Reputation therefore matters even when an investigation has not yet reduced revenue. A customer may require additional oversight, while employees or lenders may demand higher compensation or tighter covenants.

Signals that merit deeper work

  • Restatements, material weaknesses or repeated internal-control findings.
  • Unusual related-party transactions, consultant payments or distributor commissions.
  • Debarment, suspension, whistleblower claims or unresolved government inquiries.
  • Rapid changes in compliance leadership or unexplained legal reserves.
  • Environmental or human-rights controversies affecting permits, recruitment or customer policy.

Read the footnotes, not only the headline legal-risk paragraph. A matter described as remote or immaterial can still alter a programme’s approval path if facts change.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

9. Ethics, ESG mandates and access to capital

Whether a defence share is investable depends partly on the policy of the fund, pension, bank or index through which you invest. Distinguish law from private mandates. The UK Financial Conduct Authority stated on June 8, 2026: “Our sustainability rules do not prevent investment in or finance for defence companies.” That statement does not require every fund to own defence companies, nor does it override an investor’s own exclusions.

Check the actual prospectus, index methodology, lender policy or pension mandate. Exclusions may apply to controversial weapons, certain jurisdictions, revenue thresholds or specific activities. Engagement policies may permit ownership while demanding disclosure or transition plans.

Ethical and financial questions can overlap. A controversy can reduce the pool of eligible investors, increase financing costs, affect recruitment or invite customer scrutiny. Record the policy that applies to your account instead of assuming that a broad ESG label gives a definitive answer.

10. Financial quality: profit is not the same as cash

Defence analysis should connect the income statement to the balance sheet and cash-flow statement. Compare organic growth with acquisition-driven growth, operating cash flow with reported profit, and management guidance with its historical delivery.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Area What to calculate Why it matters
Cash conversion Operating cash flow divided by operating profit, adjusted for major working-capital movements. Shows whether reported earnings are becoming cash or being absorbed by receivables, inventory and contract assets.
Leverage Net debt, interest coverage and debt maturities under realistic cash-flow assumptions. Limits flexibility if a programme is delayed or a contract charge arrives.
Pensions Funded status, required contributions and sensitivity to rates and asset returns. Large obligations can compete with dividends, buybacks and investment.
Acquisitions Purchase price, goodwill, integration costs and post-deal organic growth. Headline growth may hide dilution, debt or underperforming assets.
Margins Segment margin trends, estimate-at-completion changes and loss provisions. Reveals whether growth is profitable or being purchased through risky contracts.

Inspect receivables ageing, unbilled amounts, customer advances and inventory turns. A contract can be profitable on paper while consuming cash for years. Also test debt covenants and liquidity under a delayed award, a production interruption or a large programme charge.

11. Valuation can turn a good company into a poor investment

Defence budgets can rise while a stock falls if investors already priced in that increase. Compare enterprise value, price-to-earnings and free-cash-flow multiples with realistic growth, margin and cash-conversion assumptions. Use a range rather than a single management forecast.

Stress-test the assumptions

  • Reduce expected order growth or delay a major award by one or more years.
  • Lower programme margins for inflation, rework, supplier failure or a fixed-price charge.
  • Assume a portion of options is never exercised.
  • Increase working capital and capital expenditure during a production ramp.
  • Apply a higher discount rate if debt, pension or geopolitical risk rises.

Then compare the implied valuation with the company’s organic growth and historical execution. A smaller specialist may offer faster growth but usually has greater customer, liquidity, programme and execution concentration. A large prime may have scale and financing access while still depending heavily on one platform or contract family.

How to compare two defence stocks without relying on headlines

Use the same definitions and reporting periods for both companies. The following framework is designed for a comparison such as Lockheed Martin, General Dynamics, RTX, BAE Systems or a smaller specialist; it does not assume that any category is safer.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Comparison axis Evidence to collect Interpretation
Customer concentration Revenue by government, department, prime and programme. High concentration increases the effect of one decision or dispute.
Country and export exposure Sales, sites, suppliers, currencies and licences by country. Shows dependence on political approvals and sanctions regimes.
Programme concentration Largest platforms, development stages and replacement schedules. Reveals whether one programme drives future growth.
Backlog quality Funded amount, options, conversion rate, margin and cash timing. Separates executable work from a headline order ceiling.
Contract mix Cost-plus, fixed-price, time-and-materials and IDIQ percentages. Indicates who absorbs cost and schedule shocks.
Book-to-bill Segment ratio, period covered and order composition. Useful momentum measure, not a profit or cash guarantee.
Cash conversion Operating cash flow, contract assets, inventory and receivables. Tests earnings quality and funding needs.
Balance sheet Net debt, maturities, pensions and liquidity. Measures resilience during delays or charges.
Research and development R&D intensity, customer funding and capitalised development. Shows innovation investment and who bears development risk.
Cyber and compliance Incidents, controls, investigations and clearances. Identifies risks to eligibility, cost and reputation.
Management execution Past guidance, programme charges, deliveries and acquisitions. Provides a record against optimistic forecasts.
Valuation Multiple relative to conservative growth and margin cases. Prevents a strong business from being mistaken for a cheap share.

A practical pre-purchase diligence process

  1. Fix the date and scope. Download each company’s latest annual report, quarterly filing, proxy and material contract announcements. Record the fiscal year, reporting currency and whether figures are consolidated or segment-specific.
  2. Draw the revenue map. List the top customers, countries, programmes and contract types. Mark every figure that is an estimate, option, ceiling or unfunded amount.
  3. Reconcile backlog. Start with awarded backlog, remove options and uncertain opportunities, then estimate annual revenue conversion, required investment and cash timing.
  4. Read the risk factors against the numbers. If the filing cites inflation, labour or supplier risk, look for margin changes, inventory growth, reserves and schedule evidence in the financial statements.
  5. Review governance and controls. Read the proxy for board oversight, cybersecurity, compliance expertise, incentives and related-party matters. General Dynamics’s proxy, for example, describes oversight of “strategic, operational, financial, legal, environmental, cybersecurity and reputational risks.”
  6. Run downside cases. Model a budget delay, contract termination, export restriction, cyber outage, fixed-price loss and slower cash conversion separately. Avoid combining every risk into an arbitrary worst-case number.
  7. Check your own mandate. Confirm whether your fund, pension, lender or index excludes defence activities or certain weapons. Document the rule and its revenue threshold.
  8. Set a monitoring trigger. Before buying, decide which events would change your thesis: a lost recompete, backlog cancellation, margin warning, investigation, export denial, covenant breach or material cyber incident.

What can happen if a defence contract is cancelled?

Cancellation does not have one universal financial result. A government may terminate for convenience, reduce quantities, delay funding, shift work to another supplier or end a programme after development. The company may recover eligible costs and a profit allowance, but it can lose expected future revenue, absorb unrecovered investment, write down inventory, idle facilities or reassign staff. A termination for default or a serious performance failure can carry more severe financial and reputational consequences.

Check the contract’s termination, reimbursement, intellectual-property, inventory and dispute provisions. Then examine how concentrated the affected programme is and whether substitute work exists. A diversified business may redeploy engineers and capacity; a specialist built around one platform may not.

Warning signs that deserve immediate follow-up

  • Backlog rises while funded backlog, cash flow or margins fall.
  • Management repeatedly shifts revenue into later periods or changes estimate-at-completion assumptions.
  • Receivables, contract assets or inventory grow faster than sales.
  • A major fixed-price programme records repeated charges or schedule slips.
  • One customer, programme or export licence dominates the growth forecast.
  • Cyber incidents, investigations or clearance issues are disclosed without clear remediation milestones.
  • Debt-funded acquisitions mask weak organic growth or reduce liquidity.
  • The share price assumes sustained budget growth, perfect execution and unusually high margins simultaneously.

Bottom line

The central risk question is not whether governments will spend on defence; it is whether this company can convert the right kind of funded demand into profitable cash after accounting for contracts, execution, politics, exports, compliance and valuation. Treat customer concentration, fixed-price exposure, backlog quality, supply-chain resilience, cyber controls, balance-sheet strength and realistic valuation as a connected diligence exercise. Use the latest filing because budgets, awards, sanctions, tariffs and geopolitical conditions can change faster than a long-term investment thesis.
