In brief: P/E tells you how much investors pay for a company’s earnings, P/B compares the share price with accounting equity per share, ROE measures profit generated from shareholders’ book capital, and dividend yield measures annual cash distribution at today’s price. None has a universal “good” cutoff. Use them together, against comparable companies and the same company’s history, then verify the figures in financial statements.

The four ratios answer different questions

A stock screen becomes more useful when each ratio is treated as a different lens rather than as a score. P/E is primarily an earnings-valuation measure. P/B relates the market value of equity to the accounting value of that equity. ROE describes how effectively management used shareholders’ book capital to produce profit. Dividend yield describes cash income at the current share price; it does not include price appreciation or loss.

Metric Formula What the denominator represents Primary question Best context Common failure mode
P/E share price ÷ EPS Profit per common share How much am I paying for one unit of earnings? Profitable, comparable companies Negative, cyclical or distorted earnings
P/B share price ÷ book value per share Shareholders’ accounting equity per share How much am I paying for one unit of net assets? Asset-heavy businesses with similar accounting Intangibles or impaired assets make book value less informative
ROE net income attributable to common shareholders ÷ shareholders’ book equity Owners’ accounting capital How efficiently did the company turn equity into profit? Peer and multi-year profitability comparisons Leverage, buybacks or write-downs distort the equity denominator
Dividend yield annual dividend per share ÷ current share price × 100 Cash distribution per share What cash income does today’s price imply? Income analysis after a sustainability check Yield rises because the share price fell or the dividend is unsafe

The SEC’s investor guidance states that desirable ratios vary by industry. A ratio that looks high or low in isolation is therefore a starting point for investigation, not a verdict.

What P/E means

Formula and interpretation

Price-to-earnings ratio is calculated as share price ÷ earnings per share (EPS). Investor.gov defines EPS using profit for the past 12 months divided by common shares outstanding for its standard explanation. A P/E of 12 means the market price represents 12 currency units for each one currency unit of earnings, assuming the stated EPS basis.

For example, a share priced at 60 with trailing EPS of 5 has a trailing P/E of 12. The ratio is a multiple, not an annual percentage return and not a promise that earnings will remain unchanged.

Trailing versus forward P/E

  • Trailing P/E uses recently reported EPS, normally the latest 12 months. It is based on known results but can reflect an unusually strong or weak period.
  • Forward P/E uses expected future EPS. It can be useful when estimates are credible, but the denominator is a forecast and can change or miss entirely.

Always label which version you are using. Mixing a trailing multiple for one company with a forward multiple for another can create a false comparison.

Why a low P/E is not automatically cheap

A low multiple may indicate an undervalued business, but it can also signal temporarily inflated earnings, a cyclical peak, accounting gains, deteriorating prospects or unusually high risk. EPS can be volatile, distorted or negative. CFA Institute materials describe normalizing earnings using historical-cycle information or an ROE-based approach when a single period is unrepresentative.

Check several years of reported profit, identify one-off gains and losses, and ask where the company is in its business cycle. If EPS is negative, a conventional P/E is not economically meaningful; do not replace it with a guessed number. Use other evidence such as revenue, cash flow, balance-sheet strength and a cycle-adjusted earnings estimate.

What P/B means

Formula and accounting meaning

Price-to-book is share price ÷ book value per share. Book value per share is shareholders’ equity—assets minus liabilities—attributable to common shareholders, divided by the relevant share count. P/B compares what the market says the equity is worth with the accounting value recorded on the balance sheet.

A P/B of 1.5 means the market price is 1.5 times the company’s stated book equity per share. A P/B below 1 can be a reason to investigate, as FINRA notes, but it is not proof that the shares are a bargain. The discount may reflect weakening prospects, asset impairments, litigation risk or doubts that the balance-sheet values can be realized.

Where P/B is most informative

P/B is generally most useful among similar, asset-heavy businesses such as banks, insurers, utilities and real-estate companies. In these sectors, book equity is closer to the resources that generate earnings, and peers often use more comparable balance-sheet measures.

It is less informative for companies whose value is mainly brands, software, networks, data, customer relationships or other internally developed intangibles. Accounting rules may omit or conservatively measure much of that value, so a low P/B can make an economically strong company look expensive relative to book or make a troubled company look deceptively cheap.

Connect P/B with ROE

Book value is not meaningful without considering the return earned on it. CFA Institute identifies ROE and the required return on equity as fundamental drivers of P/B. A company that consistently earns a high ROE can rationally trade at a high P/B because investors expect valuable profits from each unit of equity. A low P/B paired with weak or falling ROE deserves a different interpretation from a low P/B paired with temporarily depressed profits.

What ROE means

Formula and denominator choices

Return on equity is net income attributable to common shareholders ÷ shareholders’ book equity. Analysts commonly use average equity for the period—beginning equity plus ending equity divided by two—because profit is earned throughout the period while the balance-sheet figure is measured at particular dates.

ROE asks how efficiently the company generated profit from owners’ accounting capital. If a company earned 10 on average common equity of 100, its ROE was 10% for that period. State whether your calculation uses average or ending equity, basic or diluted shares where relevant, and reported or adjusted profit.

How to interpret a high ROE

Compare ROE with direct peers and across multiple years. A high, stable ROE can indicate strong economics, efficient operations or an asset-light model. It can also be mechanically elevated by heavy debt, share repurchases that shrink equity, or write-downs that reduce the denominator. Inspect leverage and the composition of equity before treating a high ROE as evidence of superior management.

ROE should not be used as a standalone ranking. A high ROE combined with a high P/B may describe a genuinely excellent business whose quality is already reflected in the price. A falling ROE can be an early warning even when the P/E still looks modest.

What dividend yield means

Formula and price sensitivity

Dividend yield is annual dividend per share ÷ current share price × 100. If a company declares 2 per share over a year and the stock trades at 40, the indicated yield is 5%.

The calculation makes yield highly sensitive to price. If the stock falls to 25 while the dividend remains 2, the indicated yield rises to 8%; investors have not received an extra cash payment. The higher figure may be signaling that the market expects a dividend cut or weaker business results.

Checks before treating a high yield as attractive

  • Payout ratio: Compare dividends with sustainable earnings, and investigate a payout that consumes nearly all or more than reported profit.
  • Free cash flow: Dividends are paid in cash, so accounting profit alone is insufficient.
  • Debt and maturities: Refinancing needs can take priority over distributions.
  • Earnings stability: Cyclical profits can support a dividend at the top of a cycle but not through a downturn.
  • Dividend policy: Read management’s stated policy and the latest board decision; a declared amount is not a guarantee of future payments.

Dividend yield is an income measure, not total return. A share can provide a high cash yield while losing more than that amount in price, or provide a low yield while delivering substantial price appreciation.

How to read all four metrics together

1. Begin with earnings quality

Confirm whether the P/E uses trailing or forward EPS, then examine several years of earnings. Normalize unusual gains, losses and cyclical peaks where appropriate. A screen should flag negative or unusually volatile EPS rather than silently ranking those companies alongside stable earners.

2. Match P/B to the business model

Use P/B primarily within asset-heavy peer groups. For an intangible-heavy company, give more weight to operating economics and cash generation than to a low book multiple. Investigate impairments, litigation and other reasons the market may discount stated equity.

3. Test ROE for leverage and denominator effects

Compare ROE with peers and the company’s own history. Reconcile a sudden increase with changes in debt, buybacks, impairments and equity issuance. A high ROE is more persuasive when it remains strong without extraordinary leverage.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

4. Stress-test the yield

Determine whether the yield rose because the dividend grew or because the share price fell. Check cash flow, debt commitments, payout capacity and policy before using yield as a selection criterion.

5. Compare like with like

Keep currency, fiscal period, accounting standards, share-count basis, reported-versus-adjusted earnings, average-versus-ending equity and dividend annualization consistent. Compare companies in the same industry and use both peer medians and each company’s historical range. Do not transfer a cutoff from one sector or market to another.

A practical stock-screening workflow

  1. Define the universe. Set the market, security type and industry peer group before looking at ratios.
  2. Align the data. Pull price and financial data from the same date and jurisdiction. Record the fiscal period and currency.
  3. Verify the calculations. Calculate or check trailing P/E, forward P/E when estimates are credible, P/B, ROE and dividend yield. Keep the exact numerator and denominator visible.
  4. Flag unreliable observations. Mark negative or highly volatile EPS, one-off gains, leverage-driven ROE, intangible-heavy book value and yield spikes caused by price declines.
  5. Benchmark twice. Compare each metric with appropriate peers and with the company’s own multi-year history.
  6. Read the filings. Review debt maturities, cash flow, share-count changes, impairments, equity composition and dividend policy.
  7. Build a shortlist, not a conclusion. Use the screen to identify candidates for deeper work on business quality, growth, competitive risk, valuation and cash generation.

Common screening mistakes and their fixes

Mistake Why it misleads Better practice
Choosing the lowest P/E Earnings may be at a cyclical peak or contain one-off gains. Normalize earnings and review the cycle.
Calling every P/B below 1 a bargain The discount can reflect impaired assets, litigation or declining prospects. Reconcile book value with asset quality and expected ROE.
Ranking ROE without checking debt Leverage can magnify profit relative to a small equity base. Review debt, interest burden and changes in equity.
Chasing the highest yield A falling price can inflate the yield before a dividend cut. Check free cash flow, payout capacity and policy.
Mixing incompatible data Different periods, share counts or accounting treatments invalidate comparisons. Standardize definitions and document every assumption.

Illustrative comparison

Consider two fictional companies in the same asset-heavy industry. Company A trades at 60 with EPS of 5, book value per share of 40, ROE of 15% based on average equity, and an annual dividend of 2. Its ratios are P/E 12, P/B 1.5 and yield 3.3%. Company B trades at 30 with EPS of 4, book value per share of 35, ROE of 8% and an annual dividend of 2. Its ratios are P/E 7.5, P/B about 0.86 and yield 6.7%.

Company B looks cheaper and offers more indicated income, but the figures do not establish that it is the better investment. Its lower P/B and higher yield could reflect weaker assets, lower profitability, a falling price or a dividend that is harder to sustain. Company A’s higher multiples may be justified if its ROE is durable and its earnings and balance sheet are stronger. The next step is filing-based investigation, not automatic selection.

What counts as a “good” ratio?

There is no portable universal threshold for P/E, P/B, ROE or dividend yield. The SEC’s guidance that desirable ratios vary by industry is especially important: a bank, utility, manufacturer and software company have different asset structures, growth rates, leverage and accounting economics. Multiples are easy to calculate but can be difficult to interpret, as the valuation literature notes.

Use thresholds only as screening rules inside a clearly defined peer group, and treat them as prompts for research. A ratio becomes decision-useful when its definition, time period, accounting basis, peer set and business context are all explicit.
