What Is the Interest Coverage Ratio, and What Is a Safe Level for Investors?

The interest coverage ratio (ICR), also called times interest earned, measures how many times a company’s operating earnings cover its interest bill. The standard calculation is EBIT ÷ interest expense. A result below 1 means operating earnings do not cover interest; around 3 is often a useful first-screen threshold, not a universal definition of safety. Investors must also examine the ratio’s definition, trend, earnings volatility, debt maturities, interest-rate exposure, cash flow and liquidity.

What the interest coverage ratio measures

ICR asks a simple question: how much operating profit is available for each unit of interest the company must pay? EBIT means earnings before interest and taxes. Interest expense is the interest recognized for the period. Dividing the first by the second produces a multiple rather than a percentage.

The Federal Reserve defines the ratio as “earnings before interest and taxes divided by interest payments.” In analytical terms, it is a measure of a company’s ability to make interest payments from internal operating earnings. A ratio of 4 means reported EBIT was four times the period’s interest expense. It does not mean the company has four times as much cash in the bank, nor does it show whether principal repayments can be made.

ICR is useful because debt becomes harder to service when profit falls or borrowing costs rise. It is also limited: EBIT is an accounting measure, while lenders are paid with cash. The ratio should therefore be treated as a starting point for credit analysis, not as a stand-alone buy or sell signal.

How to calculate the interest coverage ratio

Use the company’s financial statements and follow the same definition from one period to the next.

  1. Find EBIT. Start with operating income when the company reports it clearly. If operating income is unavailable, derive EBIT by adding interest expense and income taxes back to net income, while checking for unusual items and discontinued operations.
  2. Find interest expense. Use the period’s interest expense, and determine whether the company reports interest on leases, debt discounts, capitalized interest or other financing items separately.
  3. Divide EBIT by interest expense. The standard equation is ICR = EBIT ÷ interest expense.
  4. Record the period and definition. A quarterly ratio, a trailing-12-month ratio and a full-year ratio are not interchangeable. Note whether the numerator is EBIT or an adjusted measure and whether the denominator is total interest or cash interest.
  5. Check the company’s reconciliation. Loan agreements can define “consolidated EBITDA,” “cash interest” and permitted adjustments differently from the income statement. Use the covenant calculation when testing compliance with a covenant.

Worked example

Suppose a company reports EBIT of $300 million and interest expense of $100 million for a year. Its standard ICR is $300 million ÷ $100 million = 3.0x. If EBIT falls to $240 million with interest unchanged, coverage drops to 2.4x. If interest rises to $125 million while EBIT remains $300 million, coverage also falls to 2.4x. These are illustrations of the formula, not forecasts of any particular company.

What is a good or healthy interest coverage ratio?

There is no regulator-approved number that is safe for every company, sector or economic cycle. The following bands are practical screening guidance. They should be read alongside the company’s own history, peers and debt documents.

ICR What it indicates Investor interpretation
Below 1.0x EBIT is lower than interest expense. Operating earnings do not cover interest. The company may need cash reserves, asset sales, refinancing or new capital.
1.0x EBIT exactly equals interest expense. There is no earnings cushion. Any decline in profit or increase in rates creates a shortfall.
About 1–2x Positive but thin coverage. A modest earnings decline, cost increase or rate rise can make interest unaffordable from operating earnings.
About 2–3x Some coverage, still sensitive. Often inadequate for cyclical or highly leveraged businesses, especially when maturities are near.
Above 3x A more useful first-screen margin. Generally more comfortable, but not proof of safety. Volatile earnings or refinancing risk can still make it fragile.
Above 5x Stronger reported coverage. Usually offers more room for error, yet must be compared with peers, history and the company’s definition.

The Federal Reserve Bank of Boston reported that ICR covenant thresholds are typically about 3. Its discussion also treated ratios below 4 as potentially distressed in an analytical exercise. Those observations provide context, not a universal pass mark. A 2024 SEC-filed annual report, for example, described a covenant requiring EBITDA divided by cash interest expense to be at least 3.5 to 1.0. That covenant is not the same calculation as standard EBIT divided by reported interest expense.

Is an interest coverage ratio of 3 safe?

A 3.0x ratio can be acceptable for a stable company with predictable cash flow, modest capital needs, ample liquidity and no large near-term refinancing. It is not automatically safe. Three times coverage means a company has only two units of EBIT left after paying one unit of interest; a relatively small deterioration can remove that cushion.

Stress the numerator and denominator

Using the illustrative $300 million EBIT and $100 million interest example, a 20% fall in EBIT reduces coverage from 3.0x to 2.4x. A 25% increase in interest expense has the same effect. If both occur, coverage falls to 1.92x. The exercise shows why investors should model the conditions that could affect the business rather than relying on the latest reported multiple.

Match the threshold to the business

  • A regulated utility or subscription business with relatively steady demand may tolerate a lower margin than a commodity producer whose profits swing sharply with prices.
  • A company with floating-rate debt can see interest expense rise before EBIT changes.
  • A borrower facing a large maturity next year may be riskier than one with the same ICR and maturities spread over many years.
  • A company with substantial cash and an undrawn revolving facility has more options than one whose cash is restricted or already committed.

What does an interest coverage ratio below 1 mean?

Below 1.0x, reported EBIT is insufficient to pay the period’s interest expense. This does not prove immediate default: a company might use cash on hand, sell assets, draw a revolver, raise equity or refinance. It does show that ordinary operating earnings are not covering financing costs, so the capital structure depends on other sources of funds or on a recovery in earnings.

Persistent sub-1.0x coverage is especially concerning when cash is declining, debt maturities are close, lenders have maintenance covenants or the company operates in a market where refinancing is difficult. Investors should examine whether the shortfall is temporary, caused by a one-time accounting charge, or part of a continuing operating problem. A single quarter can be distorted by seasonality; a full-year and trailing-period view can reveal whether the weakness is broadening.

Definitions can produce different ratios

Before comparing two companies, confirm that the numerator and denominator mean the same thing. The BIS IFC Bulletin notes that definitions differ, and loan agreements frequently use customized adjustments.

Calculation What is included Where it is commonly used Comparison caution
EBIT ÷ interest expense Operating earnings before interest and taxes divided by reported interest. Standard analytical ratio; the Federal Reserve’s definition. May include non-cash or capitalized interest depending on the statement presentation.
Operating income ÷ interest expense Reported operating income divided by interest. Credit and macroeconomic analysis, including the BIS discussion. Operating-income classifications vary by company.
EBITDA ÷ cash interest expense Earnings before interest, taxes, depreciation and amortization divided by interest paid or defined as cash interest. Lender covenants. Adjustments, lease treatment and permitted add-backs can materially change the result.

Do not label an EBITDA-to-cash-interest covenant result as the company’s standard ICR without explaining the difference. For trend analysis, use one consistent definition, then separately test the covenant definition that governs the debt.

Why the trend matters more than one reading

A falling ICR is a warning even when the latest number remains above 3. Compare at least several annual periods and, where seasonality matters, use trailing-12-month figures. Ask whether coverage is falling because EBIT is shrinking, interest is rising, or both.

Federal Reserve historical analysis illustrates how context changes. ICR for U.S. nonfinancial corporations was near 5–6 in much of 2010–2020, fell to slightly below 2.5 during the 2001 recession and was around 4 during the 2008–09 crisis. A separate Federal Reserve sample reported a median ICR of 1.59 in 2020’s first quarter. These are aggregate or sample statistics, not targets for an individual issuer, and the definitions and populations must be checked before making direct comparisons.

Debt structure can make a seemingly strong ratio fragile

Maturities and refinancing

List debt due in the next 12, 24 and 36 months. If a large amount must be refinanced while credit markets are tight, today’s ICR may understate future risk. Review secured and unsecured ranking, borrowing-base requirements and any springing covenants tied to revolver usage.

Floating versus fixed rates

Separate fixed-rate debt from floating-rate debt and identify hedges, caps and swap maturities. A company can report a comfortable current ratio while a reset in benchmark rates increases interest expense materially at the next repricing date.

Lease and capitalized interest

Determine how leases and capitalized interest are treated in both the financial statements and the covenant. Excluding an obligation from one calculation but including it in another can make two apparently similar ratios incomparable.

Check cash flow and liquidity after calculating ICR

EBIT does not pay lenders directly. Reconcile the coverage result with operating cash flow, capital expenditure, working-capital needs and cash balances.

  • Operating cash flow: Check whether cash generated from operations broadly supports interest and recurring expenses, and investigate large differences between EBIT and cash flow.
  • Capital expenditure: A business may show positive EBIT but require substantial maintenance spending before cash is available for debt service.
  • Cash and restricted cash: Identify usable cash, trapped cash and minimum-balance requirements.
  • Revolving credit: Verify undrawn capacity, borrowing-base limits, expiration dates and covenant conditions that could block access.
  • Other fixed claims: Include preferred dividends, mandatory amortization, pension contributions and supplier-finance obligations when assessing total financial pressure.

How investors should use ICR in practice

  1. Capture the reported figures. Record EBIT, interest expense, period length and whether values are consolidated or segment-level.
  2. Recalculate the standard ratio. Use EBIT divided by interest expense and compare your result with management’s presentation.
  3. Read the footnotes. Look for adjusted earnings, non-cash interest, lease liabilities, capitalized interest and discontinued operations.
  4. Calculate a consistent history. Build annual and trailing-period figures using the same definition so the direction is visible.
  5. Compare appropriate peers. Prefer companies with similar business models, accounting policies, leverage and rate exposure.
  6. Map the debt schedule. Note maturities, amortization, fixed or floating rates, hedges and refinancing requirements.
  7. Run simple stresses. Test lower EBIT, higher rates, or both. Use assumptions tied to the company’s cyclicality rather than treating 3x or 5x as automatic outcomes.
  8. Check liquidity and covenants. Compare cash, operating cash flow, capex and revolver availability with covenant headroom and the lender-defined calculation.
  9. Form a conclusion with conditions. State what would make coverage improve or deteriorate, and identify the next filing or event that could change the assessment.

Common mistakes to avoid

  • Calling 3x universally safe: A threshold is a screening convention, not a guarantee.
  • Mixing definitions: Comparing EBIT/interest for one company with EBITDA/cash interest for another can create a false ranking.
  • Ignoring direction: A declining ratio can signal rising risk before it crosses a chosen cutoff.
  • Using quarterly figures without seasonality: Seasonal businesses can look distressed or unusually strong in a single quarter.
  • Confusing earnings with cash: Depreciation, working capital and capital spending can leave less cash for debt service than EBIT suggests.
  • Overlooking maturities: A near-term refinancing can dominate the risk assessment even when current interest is covered.
  • Treating covenant compliance as solvency: A borrower can satisfy an adjusted covenant while still facing weak free cash flow or large principal payments.

Bottom line for investors

Use EBIT divided by interest expense as the standard interest coverage ratio, but verify the company’s accounting and covenant definitions. Below 1.0x signals that operating earnings do not cover interest; 1–2x is thin; 2–3x offers limited protection; and above 3x is a reasonable first screen. A ratio above 5x is often stronger, not automatically safe. The decisive questions are whether coverage is stable or falling, how volatile earnings are, when debt matures, how much borrowing costs can reset, and whether cash flow and liquidity can meet obligations when conditions worsen.
