Yes, a foreign investor can often invest in an Indian startup without prior government approval—but only when the startup’s sector is eligible for the automatic route and every cap, entry condition, pricing rule, ownership restriction and FEMA reporting duty is met. The Department for Promotion of Industry and Internal Trade (DPIIT) sets India’s foreign direct investment (FDI) policy. The Reserve Bank of India (RBI) administers the Foreign Exchange Management Act (FEMA) rules for instruments, payment and reporting. Sector regulators, SEBI, the Companies Act and tax law can add separate requirements.
This 2026 guide explains how to classify a deal, when approval is needed, how convertible notes are reported, what DPIIT startup recognition does—and does not—do, and how the March 2026 land-bordering-country changes affect beneficial-ownership screening.

The legal map: which rules apply to a startup investment?
No single certificate makes an investment compliant. The transaction must satisfy several overlapping regimes:
- DPIIT: publishes and updates the FDI policy, including sectoral caps, entry routes and conditions.
- RBI and FEMA: govern foreign-exchange instruments, permitted payment channels, pricing and reporting.
- Sector regulators: may impose ownership, licensing, security or fit-and-proper requirements in areas such as financial services, insurance, telecom, defence or digital media.
- SEBI: can regulate securities offerings, investment funds, alternative investment vehicles and transactions involving listed or regulated securities.
- Companies Act and tax authorities: govern corporate approvals, share issuance, valuation documentation, withholding and tax treatment.
Rules and thresholds change. The transaction team should verify the current DPIIT policy, RBI directions, SEBI rules and sector notifications immediately before signing and obtain advice from Indian counsel or a qualified FEMA adviser.

Automatic route versus government route
What the automatic route means
Under the automatic route, prior government approval is generally not required. That does not mean the investment is unrestricted. The startup must remain within the applicable sectoral cap and satisfy all entry, pricing, security, ownership and reporting conditions. An authorised dealer (AD) bank will usually review the remittance and filings, and it can ask for evidence that the route and instrument are permitted.
For example, an equity subscription may be automatic in a particular sector up to its cap, while a transaction that crosses the cap, includes a prohibited activity or fails an entry condition may need approval. The same startup can therefore have different treatment for different instruments or ownership levels.
When the government route applies
Where the policy requires approval, the applicant files through the Foreign Investment Facilitation Portal. DPIIT coordinates the application, which is then examined by the ministry or department responsible for the relevant sector. The approval process is separate from company-law and FEMA filings; receiving an approval does not eliminate the obligation to report the eventual issue or transfer.

Build approval time into the term sheet. Do not accept funds or issue securities on the assumption that an application will be approved, and make closing conditional on the approval where the route requires it.

How to determine the correct route before signing
- Describe the business precisely. Map the startup’s actual revenue-generating activities, licences and subsidiaries to the FDI policy’s sector descriptions. A broad label such as “technology” is not enough if the company also provides a regulated service.
- Find the sectoral cap and entry route. Record the permitted percentage, whether the route is automatic or government, and any conditions on ownership, security, technology transfer or management control.
- Measure the post-transaction position. Include the proposed shares, options, warrants, convertible instruments and any downstream investment that could affect foreign ownership or control.
- Check investor status. Review nationality, incorporation, ultimate beneficial owners, voting agreements, veto rights and indirect holdings. The legal investor’s country alone may not answer the beneficial-ownership question.
- Confirm the instrument. Ensure the proposed equity, preference shares or convertible note is permitted for both the sector and the investor category under FEMA and the Companies Act.
- Obtain an AD-bank view early. The bank that will receive the remittance should confirm the expected documents, payment route and reporting workflow before money moves.
Beneficial ownership and the 2026 land-bordering-country changes
Investments linked to a country sharing a land border with India require a current beneficial-ownership and control analysis. In March 2026, the Cabinet amended the framework. The Government’s implementation update describes a limited exemption for non-controlling ownership of up to 10% in specified circumstances and states that the beneficial-ownership test is applied at the investor-entity level under the amended rules.
The exemption is not a blanket safe harbour. Whether it applies depends on the facts, the specified circumstances and the investor’s control rights. A cap-table review should trace:
- direct and indirect equity ownership through every holding company;
- voting arrangements, board appointment rights, vetoes and reserved matters;
- convertible instruments and options that could change ownership;
- downstream investments by the Indian startup; and
- any other person or entity exercising control.
If the analysis indicates that approval or DPIIT reporting is triggered, resolve that issue before closing. The Government reported 29 investments under the revised framework through 20 August 2026, involving proposed FDI of ₹4,895.65 crore. That figure describes applications or investments reported by the Government; it is not a measure of the entire Indian startup market.

| Feature | Automatic-route equity | Government-route equity | Convertible note |
|---|---|---|---|
| Prior approval | Generally not required if the sector, cap and conditions are satisfied. | Required where the FDI policy places the activity or transaction on the government route; application is through the Foreign Investment Facilitation Portal. | Depends on the startup’s sector, investor status and FEMA conditions; approval may still be required for a restricted activity. |
| Investor position | Equity ownership and voting rights arise on issue, subject to the cap. | Equity is issued after the approval and other closing conditions are met. | Money is initially debt-like; it is repayable at the holder’s option or converts into equity on specified events within the permitted period. |
| Valuation and pricing | FEMA pricing and valuation rules apply at issue and to later transfers. | The same pricing rules apply, in addition to approval conditions. | Document the valuation method, conversion price or formula and the effect on foreign ownership before funding. |
| Key RBI reporting | FC-GPR for a covered equity issue within 30 days; FLA annually where applicable; FC-TRS for covered transfers. | The same post-issue or transfer reports, plus evidence of the approval. | Form CN for an issue or covered transfer within the applicable 30-day window; FC-GPR within 30 days when the note converts into an equity instrument treated as FDI. |
Convertible notes: mechanics and compliance
What a convertible note is
RBI defines a convertible note as an instrument issued by a startup company that evidences money received initially as debt. It is repayable at the holder’s option or convertible into a number of the startup’s equity shares within a period not exceeding five years from the issue date, when specified events occur under the agreed terms.
That definition does not make every “note” issued by an Indian company a FEMA-compliant convertible note. Confirm that the issuer qualifies as an eligible Indian startup under the applicable rules, that the sector permits the instrument, and that the terms do not create an impermissible debt or equity arrangement.
Funding and conversion workflow
- Agree the amount, maturity, conversion events, price or valuation cap, investor rights and repayment mechanics.
- Check the investor’s nationality, beneficial ownership and control rights against the land-bordering-country framework and any sector restrictions.
- Obtain board and shareholder approvals required by the Companies Act and the startup’s constitutional documents.
- Receive consideration through a permitted inward-remittance route or an eligible repatriable account. Keep the bank advice and KYC trail.
- File Form CN within 30 days of issuing the note. Covered transfers of notes also require Form CN reporting.
- When the note converts into equity treated as FDI, issue the shares in accordance with FEMA pricing and company-law rules and file FC-GPR within 30 days of the equity issue.
- If the note is repaid instead of converted, document the repayment, bank channel, tax treatment and any required reporting.
Before money arrives, the startup and investor should have a written valuation approach, a cap-table model showing conversion dilution, a list of permitted conversion events and an agreed AD-bank filing schedule.

What DPIIT startup recognition does—and does not—do
An entity that meets the notified definition can apply for DPIIT recognition through the official Startup India portal. Recognition can support applications for specified Startup India benefits, including the section 80-IAC tax exemption where the startup separately meets that provision’s eligibility conditions.
Recognition is a government certification for Startup India programmes, not an FDI approval. It does not waive:
- sectoral caps or the automatic-versus-government route;
- FEMA pricing, payment and reporting rules;
- SEBI, Companies Act or sector-regulator requirements;
- tax eligibility tests beyond the specific benefit being claimed; or
- beneficial-ownership screening and land-bordering-country restrictions.
Startup India also warns that DPIIT has not appointed an agency, representative or franchise to issue a “Certificate of Recognition” or “Certificate of Eligibility.” Apply through the official portal and be cautious of intermediaries claiming to sell recognition.
Closing process: a practical checklist for investors and founders
- Prepare a sector memo: describe activities, licences, cap, route and conditions, with the policy version and date used.
- Complete ownership screening: collect the investor’s ownership chart to the ultimate beneficial owners, control rights, indirect holdings and any land-bordering-country connection.
- Select and document the instrument: align the term sheet with FEMA, the Companies Act, tax rules and any SEBI requirements.
- Obtain approvals: pass board and shareholder resolutions; secure government approval before closing if the route requires it.
- Set the valuation: obtain the required valuation evidence and specify how pricing will work on issue, transfer, conversion and exit.
- Plan payment: use the permitted banking channel and confirm the AD bank’s KYC and remittance requirements.
- File on time: schedule Form CN, FC-GPR, FC-TRS and FLA obligations from the actual issue, conversion, transfer or annual reporting date.
- Archive the file: retain signed instruments, cap tables, ownership declarations, approvals, valuation reports, bank records and filing acknowledgements.
- Recheck before closing: verify the latest DPIIT, RBI, SEBI and sector-regulator notifications because a rule change can alter the route or instrument between signing and completion.
Common failure points and how to prevent them
Assuming “automatic” means “no compliance”
Automatic route removes prior approval, not sector caps, pricing, ownership or reporting. Use a conditions checklist and obtain AD-bank confirmation.

Using a generic technology classification
A startup may carry out a regulated activity through a product, subsidiary or partnership. Map each material activity and downstream investment before selecting the route.
Ignoring indirect control
A small direct holding can still involve control through vetoes, board rights or upstream ownership. Review rights as well as percentages under the 2026 framework.
Filing after a conversion deadline is missed
Track the note issue and every conversion event separately. Form CN and FC-GPR have different triggers and 30-day periods.

Treating DPIIT recognition as a waiver
Keep the recognition certificate in the benefits file, but run a separate FEMA, sector, securities, tax and company-law checklist for the investment.
Government programmes do not replace private-investment compliance
DPIIT issued operational guidelines for the Startup India Fund of Funds 2.0 with a stated corpus of ₹10,000 crore. It is a government-backed fund-of-funds programme. Its existence does not change a private investor’s FEMA, sectoral or reporting obligations, and a startup’s eligibility for a government programme is not evidence that a proposed foreign investment is automatically permitted.
Bottom line for a 2026 deal
Start with the startup’s sector and the investor’s beneficial ownership, not with the desired instrument. If the activity fits the automatic route, close only after confirming caps, pricing, payment and filings. If it falls on the government route, use the Foreign Investment Facilitation Portal and wait for the responsible ministry’s approval. For a convertible note, design the five-year conversion or repayment mechanics and Form CN/FC-GPR workflow before funding. DPIIT recognition may unlock Startup India benefits, but it never substitutes for FEMA, securities, tax, corporate or sector compliance.
