The pressure is strongest on unprofitable startups, highly valued technology stocks and projects that need years of spending before producing cash. It is not an automatic end to the AI boom: companies can keep funding data centers and software when expected productivity, strategic advantage or near-term revenue justifies the cost of capital.
Why interest rates change AI investment decisions
Most AI investments are valued on cash flows expected several years in the future. An investor can compare those uncertain future dollars with a relatively safe return available from government bonds or cash. When market interest rates rise, the return required from a risky AI investment rises as well. Discounting the same future cash flows at that higher rate produces a lower present value.

The IMF explained the mechanism in 2022: “Monetary policy tightening should trigger a real interest rate adjustment, leading to a higher discount rate and, all else equal, lower stock prices.” The effect is not uniform. A profitable company with cash arriving this year has less of its value in distant projections than a startup expecting large revenue only after years of product development.
Three channels operate at once
- Valuation channel: higher discount rates reduce the present value of expected earnings and can compress price-to-sales, price-to-earnings and other growth multiples.
- Financing channel: loans, venture debt, bonds and construction finance cost more, so a project must generate a higher return to be approved.
- Risk-appetite channel: investors may move money toward safer assets, making it harder for speculative or highly leveraged AI ventures to raise capital.
These channels can be offset when AI produces faster productivity gains, surprises investors with strong earnings or becomes strategically essential. A higher rate therefore changes the hurdle, not the investment decision by itself.

What the recent tightening episode shows
The OECD records that the Federal Funds Rate rose by 5.25 percentage points between February 2022 and July 2023, reaching a 5.25–5.5% target range. That episode is useful context for AI investors because it demonstrates how quickly the financing benchmark can move. The same cash-flow forecast that looked attractive at very low real rates may fail an investment committee’s required-return test after a large tightening cycle.
| Indicator | Reported figure | Date and qualification |
|---|---|---|
| Federal Funds Rate increase | 5.25 percentage points | February 2022 to July 2023; target range reached 5.25–5.5%, according to the OECD |
| Global AI venture capital | $258.7 billion | 2025 investment value reported by the OECD in 2026 |
| AI share of all venture capital | 61%, up from 30% | Global share in 2025 compared with 2022, OECD 2026 |
| Mega-deals above $100 million | About 73% | Share of AI investment value in 2025, OECD 2026 |
| Large-company AI data-center capital spending | $200 billion | Alphabet, Amazon, Meta, Microsoft and Oracle in 2024, Federal Reserve Bank of Minneapolis 2026 |
| Projected large-company AI data-center spending | Approaching $1 trillion | Projection for 2027 from the Federal Reserve Bank of Minneapolis in 2026 |
The concentration in very large venture rounds matters. Aggregate AI funding can remain enormous while smaller companies experience a severe funding squeeze if capital flows mainly to a few deals that investors view as category leaders.
Publicly traded AI and technology stocks
Why high-growth shares are rate-sensitive
Public-market valuations capitalize expected profits over many years. A higher discount rate reduces the value of those later profits, so long-duration growth shares can fall even when their current sales have not changed. The IMF warned that a sharp rise in real rates could cause a significant decline in United States stocks, particularly highly valued technology sectors. The OECD has also reported that enthusiasm about AI helped drive valuations of large technology companies.

The price response can be amplified when a company’s valuation assumes rapid adoption, expanding margins and a long period of growth. If rates rise and investors simultaneously question the adoption schedule, the multiple can contract from both directions. Conversely, a company can resist the pressure when it reports near-term revenue, strong free cash flow, a large cash balance or productivity gains that raise expected earnings.

What a share-price decline does and does not mean
A lower stock price changes the market value of the equity and can increase a company’s cost of issuing new shares. It does not automatically mean that AI demand has disappeared or that the company’s technology is less capable. Investors must separate a change in the discount rate from a change in operating expectations.
AI startups and venture capital
Higher hurdle rates and fewer marginal deals
Venture investors typically expect a small number of successful companies to compensate for many failures. When safe yields rise, the expected return required from that portfolio rises too. Tighter credit can reduce the number of deals, lower startup valuations and make investors favor companies with paying customers, defensible data, efficient inference costs or a credible path to profitability.
The OECD’s 2025 figures show why headline funding can mislead: AI attracted $258.7 billion, equal to 61% of all global venture investment, yet about 73% of that AI value came from deals larger than $100 million. A funding market dominated by mega-deals can support well-capitalized leaders while leaving seed and early growth companies unable to extend their runway.

How a startup feels the rate increase
- Runway: if a company must raise its next round sooner, a weaker market can force a down round, dilution or a sale.
- Debt service: venture debt and other floating-rate borrowing consume more cash, shortening the time available to reach milestones.
- Valuation reset: investors may apply a lower revenue multiple even when revenue is growing, because future cash is discounted more heavily.
- Selection pressure: funding shifts toward companies with current traction and away from projects whose commercial value depends on distant adoption.
Corporate AI spending and data centers
Strategic projects can continue
Large technology companies may keep building computing capacity because falling behind in AI could threaten their core businesses. Spending can therefore remain strong even as the financing cost rises. The Federal Reserve Bank of Minneapolis reported $200 billion of 2024 capital spending on AI data centers by Alphabet, Amazon, Meta, Microsoft and Oracle, and projected that the figure could approach $1 trillion by 2027.

Those totals describe spending scale, not guaranteed returns. A company can approve a strategically important cluster with a lower immediate return than a marginal expansion because it needs capacity, supply commitments or a competitive position. Higher rates still raise the required return and increase the cost of carrying construction, power and networking assets.
Projects most likely to be delayed
The Minneapolis Fed notes that elevated nominal rates depress or postpone rate-sensitive investment categories. In practice, a company may preserve spending on scarce, high-utilization capacity while delaying a less certain site, an expansion with weak customer commitments or equipment that could be obsolete before it is fully utilized. Construction schedules can also be staged so that later phases proceed only after demand and financing conditions are clearer.
How to compare an AI investment in a high-rate environment
Use the following six tests before comparing projected returns. They identify where a rate shock is most likely to damage the thesis.

| Duration of cash flows | Most value arrives many years in the future | Revenue and cash generation are already visible |
| External financing | Frequent equity rounds or new borrowing are required | Operations can be funded from existing cash flow or reserves |
| Leverage and refinancing | Large maturities or floating-rate debt must be refinanced | Low leverage and long-dated, fixed-rate funding |
| Current business evidence | Valuation assumes rapid adoption without proven revenue | Paying customers, repeat usage and measurable margin improvement |
| Infrastructure and energy needs | Heavy construction, power and hardware commitments precede demand | Capacity can be added in stages as utilization rises |
| Adoption-delay sensitivity | Even a modest launch or customer delay breaks the model | The investment remains viable under slower deployment |
The most exposed case combines distant cash flows, substantial funding needs, leverage and a valuation that already assumes rapid growth. A project with near-term cash generation and a balance sheet that can fund the plan internally has more room to absorb a higher discount rate.

Financial-stability risks from an AI rate shock
Rate sensitivity becomes a broader stability concern when high valuations, leverage, maturity mismatches and concentrated ownership appear together. The Federal Reserve reported in April 2024 that equity and corporate-bond valuations were elevated relative to fundamentals. The New York Fed’s 2026 framework identifies expectation-driven AI asset valuations as a possible financial-fragility channel.
A repricing can spread through several links: a fall in public-market valuations can reduce the value of collateral; weaker equity prices can make new issuance expensive; private funds may mark down holdings; and highly indebted borrowers may have to cut investment or sell assets. Concentration in a small group of mega-deals can make the adjustment more abrupt if investors revise their expectations at the same time.
This is a risk channel, not a forecast of a crash. The cited assessments do not establish a particular percentage decline for AI stocks or show that higher rates always stop AI investment.

1. Valuation compression with continued strategic spending
Public multiples and startup prices fall, but profitable companies and major platforms continue investing in capacity they consider essential. Funding becomes more selective rather than disappearing.
Best Value
2. Delayed expansion and consolidation
Marginal data-center phases are postponed, smaller startups run out of runway and larger firms acquire or absorb promising teams. AI capability continues to improve, but the number of funded competitors declines.
3. Productivity offsets the rate pressure
If AI materially raises output, lowers operating costs or creates new revenue quickly enough, expected earnings can rise faster than discount rates reduce their present value. In that case, strong operating results can support investment despite expensive money.
Practical checklist for investors and operators
- Model cash flows at several discount rates instead of relying on one low-rate assumption.
- Separate revenue already contracted from usage or customers that are only projected.
- List every debt maturity, floating-rate exposure and planned financing round.
- Stress-test a slower adoption schedule and higher energy, construction or hardware costs.
- For data centers, identify which capacity is committed to customers and which is speculative.
- Check whether the balance sheet can fund essential milestones without favorable capital markets.
- Compare the expected return with a higher hurdle rate and document which assumptions would invalidate the project.
What higher rates do not prove
There is no universal rule that a rate increase ends the AI boom, nor is there evidence here for a guaranteed percentage loss in AI stocks. Outcomes depend on the path of rates, real versus nominal borrowing costs, expected productivity, earnings, leverage, financing structure and the timing of adoption. A company with strong current cash flow can behave very differently from a pre-revenue startup, even when both are described as AI investments.
