Is Microsoft Stock Overvalued? A Practical Guide to P/E, PEG, and Free-Cash-Flow Analysis

Microsoft may be expensive on a headline earnings multiple, but that does not by itself prove the stock is overvalued. A market snapshot accessed October 20, 2026 showed a trailing P/E of 27.74 and a five-year expected PEG ratio of 1.62. Those figures are only reasonable if Microsoft can sustain enough earnings growth, operating margin and free-cash-flow conversion to support them. The latest fiscal-year filing reports revenue of $331.839 billion, operating income of $155.237 billion, net income of $133.749 billion and diluted EPS of $17.95. Microsoft Cloud revenue reached $214.4 billion.

The practical answer is conditional: Microsoft is overvalued if the current share price requires growth, margins or cash generation materially above what its cloud and AI businesses can deliver. It may be fairly valued if those investments produce durable results that meet or exceed the expectations embedded in the multiple.

What “overvalued” means for Microsoft

A stock is overvalued when its market price implies future profits or cash flows that the business is unlikely to achieve. That is different from saying the company is weak. Microsoft can be an exceptionally profitable company and still be a poor investment at a price that assumes too much.

Valuation therefore has two parts: measure the price investors are paying, then test the operating assumptions needed to justify it. For Microsoft, those assumptions center on cloud expansion, artificial-intelligence infrastructure, operating margins and the amount of accounting profit that becomes spendable cash.

Microsoft’s latest financial baseline

The following figures establish the earnings and cash-flow starting point. They come from the sources and periods shown, so they should not be mixed with estimates calculated on a different basis.

Revenue $331.839 billion FY2026, Microsoft Corporation Form 10-K
Operating income $155.237 billion FY2026, Microsoft Corporation Form 10-K
Net income $133.749 billion FY2026, Microsoft Corporation Form 10-K

Trailing P/E 27.74 Yahoo Finance market snapshot accessed October 20, 2026
Five-year expected PEG 1.62 Yahoo Finance market snapshot accessed October 20, 2026
Operating cash flow $136.2 billion FY2025 Form 10-K
Estimated free cash flow Approximately $66.99 billion FY2026, filing-based calculation by XQuantify
Estimated prior-year free cash flow Approximately $71.61 billion FY2025, filing-based calculation by XQuantify

The FY2025 filing says: “Cash from operations increased $17.6 billion to $136.2 billion, primarily due to an increase in cash received from customers, offset in part by an increase in cash paid to suppliers and employees and cash used to pay income taxes.” That wording matters because operating cash flow is not the same as free cash flow: capital spending still has to be deducted.

How to read Microsoft’s P/E ratio

The calculation

P/E equals share price divided by diluted earnings per share. Always label the earnings figure as trailing or forward, and as GAAP or adjusted:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

P/E = share price ÷ diluted EPS

The cited 27.74 figure is a trailing market snapshot. The $17.95 diluted EPS figure is the FY2026 filing result. If you substitute a different share price, a forward estimate or an adjusted EPS number, you are calculating a different P/E.

What a 27.74 multiple demands

At roughly 27.7 times trailing earnings, Microsoft needs continuing earnings growth to justify a premium to slower-growing companies. The multiple itself is not a forecast and does not reveal how much of the price reflects cloud growth, AI investment or lower future risk. It changes every trading day with the share price and changes again when reported earnings or estimates change.

When P/E becomes misleading

  • Investment-cycle effects: Large data-center and AI infrastructure spending can depress near-term earnings even when management expects later revenue.
  • Non-GAAP adjustments: An adjusted EPS-based P/E can look cheaper than a GAAP P/E if the adjustments remove real costs.
  • Different growth stages: Comparing Microsoft with a mature software company or a rapidly expanding cloud business without adjusting for growth and margins can produce a false conclusion.
  • Interest-rate changes: Higher discount rates generally reduce the present value investors assign to distant profits, often compressing premium multiples.

Is Microsoft’s PEG ratio too high?

What PEG measures

PEG divides the P/E ratio by the expected annual EPS-growth rate:

PEG = P/E ÷ expected annual EPS-growth rate

Under the conventional convention, a 20% growth estimate is entered as 20, not 0.20. The result is meaningful only when the P/E and growth estimate use the same earnings basis and horizon.

Interpreting the 1.62 snapshot

A five-year expected PEG of 1.62 is not an automatic overvaluation signal. It depends on the forecast growth rate, the five-year horizon and whether the underlying EPS estimate is GAAP or adjusted. A small change in expected growth can materially change PEG even when the share price does not move.

Illustrative expected EPS growth PEG using a 27.74 P/E What the result says
10% 2.77 The price would require more growth than this assumption provides.
15% 1.85 A premium remains unless growth is sustained.
20% 1.39 The multiple is more supportable, but execution still matters.
25% 1.11 Strong growth would make the headline multiple look less demanding.

These are arithmetic sensitivities, not Microsoft forecasts. Use the growth rate supplied by your chosen estimate, identify whether it is GAAP or adjusted, and record the forecast period before drawing a conclusion.

Free cash flow is the reality check

Compute it consistently

Free cash flow (FCF) is commonly calculated as:

FCF = cash flow from operations − capital expenditures

Reconcile both inputs to Microsoft’s cash-flow statement. State whether capital expenditures include only property and equipment or whether your definition also treats acquisitions, investments or other strategic spending as reinvestment. Different definitions can produce materially different FCF figures.

What the available figures show

FY2025 operating cash flow was $136.2 billion. A filing-based calculation estimated FY2026 FCF at approximately $66.99 billion, compared with approximately $71.61 billion in FY2025. The decline does not by itself establish that Microsoft’s economics deteriorated; it may reflect the timing and scale of infrastructure investment. It does establish that revenue and net income growth should be checked against the cash left after required capital spending.

Metrics to calculate

  • FCF margin: FCF divided by revenue. A rising margin indicates that more revenue is becoming discretionary cash; a falling margin may indicate heavier reinvestment.
  • Cash conversion: FCF divided by net income. Compare the ratio over several years rather than relying on one investment-heavy period.
  • Capital-intensity trend: Capital expenditures divided by revenue. A growing ratio can be rational during AI capacity expansion, but the later revenue and margin payoff must be visible.
  • Incremental FCF: Additional FCF generated for each dollar of additional revenue or operating income. This tests whether growth is becoming more economically efficient.

Does AI spending justify Microsoft’s valuation?

AI spending can support a premium valuation only when it creates durable, profitable demand. Microsoft Cloud revenue of $214.4 billion in FY2026 demonstrates the scale of the cloud platform, but scale alone does not prove that every infrastructure dollar earns an attractive return.

Analyze the investment in four links:

  1. Demand: Identify whether AI-related services are producing recurring customer revenue rather than one-time experimentation.
  2. Unit economics: Examine pricing, usage, gross margin and the cost of compute, networking and data-center capacity required to deliver each service.
  3. Operating leverage: Determine whether incremental cloud and AI revenue eventually expands operating margin or merely offsets rising infrastructure costs.
  4. Cash returns: Compare the additional operating cash flow generated with the capital expenditures required to build capacity. Revenue growth that does not survive as FCF cannot support an indefinitely higher multiple.

The valuation case is strongest when AI demand remains durable, margins stabilize or improve after the investment surge, and incremental FCF grows faster than the share count and reinvestment burden.

A practical Microsoft valuation workflow

  1. Record the market inputs. Write down the share price, diluted shares, trailing P/E, forward P/E and the date of each observation. The 27.74 P/E cited here is a snapshot, not a permanent statistic.
  2. Choose one earnings basis. Use GAAP diluted EPS for a GAAP P/E, or use adjusted EPS for an adjusted P/E. Do not combine a GAAP multiple with an adjusted growth rate without quantifying the adjustment.
  3. Build a three-to-five-year operating forecast. Forecast revenue, operating income and EPS separately. Tie the assumptions to cloud demand, pricing, customer adoption and capacity availability rather than applying one growth rate to every line.
  4. Model margins explicitly. Forecast operating margin and identify how much of the change comes from mix, pricing, productivity or AI infrastructure costs.
  5. Model reinvestment. Include capital expenditures, depreciation and working-capital needs. A forecast that omits the spending needed to produce growth overstates value.
  6. Convert profit to cash. Forecast operating cash flow, subtract capital expenditures and calculate FCF margin. Explain whether acquisitions or other investments are outside your FCF definition.
  7. Select a discount rate consistent with the cash flow. Discount unlevered cash flow at a rate appropriate for the enterprise, or equity cash flow at a rate appropriate for shareholders. Mixing the two produces a distorted result.
  8. Set terminal assumptions. Terminal growth should be conservative and below the long-run growth rate of the economy in a mature-state model. Small changes can dominate the present value because terminal value often represents a large share of a DCF.
  9. Cross-check with multiples. Compare forward P/E and price-to-FCF with large-cap software and cloud peers using the same GAAP or adjusted basis, forecast horizon and share-count treatment.
  10. Run downside tests. Reduce growth, compress margins, increase capital intensity and raise the discount rate. If the investment thesis fails under modestly weaker assumptions, the current price has little margin of safety.

Bear, base and bull cases

The following framework uses illustrative assumptions for testing, not predictions. Replace them with your own documented estimates and keep the accounting basis constant.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Case Three-to-five-year EPS growth assumption Margin and reinvestment assumption FCF implication Valuation reading
Bear 8–10% annual growth Cloud growth slows; AI capacity costs keep operating margin flat or lower; capital expenditures remain elevated. FCF stays below the FY2025 level for longer or grows slowly. A 27.74 P/E would require a substantial later recovery; downside risk is high if recovery does not appear.
Base 12–15% annual growth Cloud demand remains healthy; AI spending produces revenue with gradual margin improvement; reinvestment moderates over time. FCF resumes growth after the investment-heavy period. The valuation can be reasonable if execution meets these assumptions and the multiple does not contract sharply.
Bull 18–20% annual growth AI adoption accelerates, pricing remains strong and operating leverage offsets infrastructure costs. FCF grows faster than revenue as cash conversion improves. A premium multiple is easier to support, but the assumptions leave less room for execution errors.

Sensitivity tests that matter most

PEG sensitivity

At a fixed P/E of 27.74, the PEG table above shows how valuation changes when only the growth assumption changes. In practice, growth and the P/E usually move together: weaker growth can reduce earnings estimates and compress the multiple at the same time.

DCF sensitivity

Use a two-way table to expose the assumptions driving your DCF. The directional effects are more important than a false-precision target price:

Discount rate versus terminal growth Terminal growth 2% Terminal growth 3% Terminal growth 4%
Discount rate 8% Lower value than the 3% case Higher value than the 2% case Highest value in this row, but most dependent on optimistic perpetuity growth
Discount rate 10% Lower present value than at 8% Middle case Higher present value than the 2% and 3% cases
Discount rate 12% Lowest present value in this grid Higher than 2% terminal growth, lower than the 8% discount-rate cases Still sensitive to the terminal-growth assumption

Also run a separate operating sensitivity: hold the discount rate constant while changing FCF margin and capital expenditures. If a small margin change produces a large value swing, treat the result as a range rather than a precise estimate.

Keep GAAP, adjusted and peer data comparable

Microsoft’s filing identifies adjusted net income and adjusted diluted EPS as non-GAAP measures. A GAAP P/E should be compared with GAAP EPS, and an adjusted P/E should be compared with adjusted EPS. The same rule applies to PEG and peer multiples.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Document every adjustment, including stock-based compensation, restructuring, acquisition costs or other items. An adjustment that removes a recurring economic cost can make earnings appear more durable than they are. If a peer reports only adjusted figures, either rebuild a comparable GAAP measure or label the comparison as imperfect.

Common mistakes and how to avoid them

  • Treating PEG as a rule: There is no universal PEG cutoff that proves value. Forecast quality matters more than a single threshold.
  • Using one year of FCF: Infrastructure cycles can make annual FCF volatile. Review several years and explain unusual spending.
  • Ignoring share dilution: EPS growth can differ from net-income growth when diluted shares change.
  • Assuming cloud revenue equals cloud profit: Revenue must be converted through gross margin, operating costs and capital investment.
  • Mixing fiscal periods: Match the share price date, EPS period and growth forecast horizon. A trailing multiple paired with a five-year growth estimate is useful only when clearly labeled.
  • Using a constant terminal margin: AI infrastructure may change depreciation and operating costs. Explain why margins converge to your chosen long-run level.
  • Presenting a single target price as certainty: Show how value changes when growth, margins, discount rates and terminal growth change.

Investor checklist

  • Is the P/E trailing or forward, and is EPS GAAP or adjusted?
  • What annual EPS growth is required for the current P/E to become reasonable?
  • Does the PEG forecast use the same earnings basis and a clearly stated horizon?
  • Is FCF calculated as operating cash flow minus capital expenditures, with the definition reconciled to the filing?
  • Are AI-related capital expenditures producing recurring revenue and improving incremental cash returns?
  • Do bear-case margins and FCF still support the price, or does the thesis depend on a perfect outcome?
  • How sensitive is the DCF to the discount rate and terminal growth?

Bottom line

Microsoft is not demonstrably overvalued solely because its trailing P/E is about 27.74 or its expected PEG is 1.62. Those numbers describe a price that demands sustained performance. The decisive test is whether Microsoft Cloud and AI investments can deliver the forecast growth, preserve attractive operating margins and convert enough of that growth into free cash flow after infrastructure spending. If your bear case shows that modestly slower growth or weaker cash conversion destroys the valuation, the stock is expensive for your assumptions. If your base case produces durable FCF growth and the price remains supported across reasonable discount-rate and terminal-growth ranges, the premium may be justified.
