IPO vs. Acquisition: Which Exit Is Better for Startup Employees?

Neither an IPO nor an acquisition is automatically better for employees. An IPO can preserve a path to public-market upside, but your shares may be untradeable during a lockup and their value can fall. An acquisition can deliver a defined payout sooner, yet the buyer may pay with stock, impose retention conditions, replace your awards, or cancel options that are underwater.

The better outcome is the one whose signed terms fit your award type, vesting status, exercise cost, tax position, risk tolerance and plans to stay with the company. Read the equity plan, grant agreement and transaction documents together; a headline valuation is not your personal payout.

What changes for employees in an IPO versus an acquisition?

An initial public offering (IPO) lists the company’s shares on a public market. Employees may eventually sell shares through that market, subject to vesting, settlement, insider-trading rules and any lockup or trading restrictions. An IPO does not guarantee immediate cash.

An acquisition transfers control to another company. The merger agreement determines whether employee awards are paid in cash, exchanged for buyer stock, assumed, replaced, accelerated, rolled over, or cancelled. Some employees receive liquidity at closing; others receive new awards and remain employed under the buyer’s terms.

Carta summarizes the central RSU issue this way: “RSUs may vest over time or upon a liquidity event such as an IPO or acquisition (or both).” The actual trigger is in your plan and grant documents, not in the company’s announcement.

IPO and acquisition compared

Factor IPO Acquisition What to verify
Liquidity timing Trading may begin only after shares are issued and any lockup or other restriction expires. Some private companies offer a tender offer or secondary sale before the IPO. Liquidity is governed by the closing date and the deal’s treatment of your award. Payment can be immediate, deferred or contingent. Settlement date, lockup language, tender-offer limits and any escrow, earn-out or retention conditions.
Consideration Usually shares in the public company; market price changes after listing. Cash, buyer stock or a mixture. Buyer stock may be subject to its own restrictions and price risk. Exchange ratio, per-share value, payment mix, fractional-share treatment and any contingent consideration.
Vesting Existing vesting normally continues unless the plan or a new agreement says otherwise. RSUs may settle at scheduled vesting dates or at an IPO-related liquidity event. Unvested awards may continue, accelerate, be replaced with buyer awards or be cancelled. Acceleration may be single-trigger or double-trigger. Vested and unvested counts, change-in-control clause, service requirements and termination definitions.
Tax timing Tax can arise on option exercise, RSU settlement and later sale; those events may be separated by months or years. Cash-out, exercise, replacement and sale can occur in one transaction or in separate steps. Deal structure can alter tax treatment. ISO or NSO status, RSU withholding, AMT exposure, holding periods and whether the transaction is treated as a stock or asset deal.
Downside and upside Public shares can appreciate or decline, and future dilution remains possible. Cash may be more predictable; buyer stock and earn-outs remain exposed to market or performance risk. Net value after strike price, taxes, withholding, preferences and expected future vesting.
Employment The company remains independent but must meet public-company reporting and governance obligations. Integration, role changes, retention periods and new employer policies can follow the closing. Employment offer, severance, retention award, treatment on termination and post-termination exercise window.

How an IPO affects each type of equity award

Stock options

An option gives you the right to buy shares at a fixed exercise price, often called the strike price. An IPO does not itself make an option profitable. Its economic value is roughly the number of vested options multiplied by the difference between the market price and the strike price, before taxes and fees. If the market price is below the strike price, the option is underwater and exercising it would not create immediate intrinsic value.

Vesting usually continues under the original schedule. You may need to exercise vested options, pay the strike price and arrange tax withholding before receiving shares. After the IPO, the shares may still be subject to a lockup, company trading windows and a policy restricting sales while you possess material nonpublic information.

Restricted stock units (RSUs)

RSUs are promises to deliver shares or cash after vesting conditions are met. Public-company RSUs commonly settle as each tranche vests, although a private-company plan may defer settlement until a liquidity event. Private-company RSUs often use double-trigger vesting: you must remain employed through the service vesting date and a qualifying event, such as an IPO or acquisition, must occur.

Settlement is not the same as cash in your bank account. The employer generally withholds shares or cash for payroll taxes, and the remaining shares can be restricted by a lockup or trading policy. Your tax basis is generally established at settlement; a later sale can create a separate gain or loss.

Unexercised or early-exercisable awards

Some plans allow early exercise of unvested options. That can start a holding period but also puts cash at risk before vesting and may create tax consequences. The plan may require the company to repurchase unvested shares if you leave. Do not assume early exercise is permitted or beneficial without reviewing the grant agreement and obtaining tax advice.

How an acquisition treats employee awards

Cash consideration

In a cash acquisition, vested in-the-money options are often cashed out for the per-share deal price minus the exercise price, subject to withholding. An option with a strike price at or above the deal price may be cancelled for no value. The agreement can use a different formula, so the press-release headline price is not enough.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Buyer stock or mixed consideration

The buyer may exchange your startup shares or awards for its own shares, cash, or both. The exchange ratio, valuation date and treatment of fractional shares determine the result. Buyer stock can provide continuing upside but also introduces market risk, trading restrictions and a different tax basis. A portion of the consideration may be placed in escrow or tied to an earn-out.

Assumption, replacement and rollover

Instead of cashing out an award, the buyer may assume it under the existing plan, replace it with a buyer award or roll it into a new vesting schedule. The number of replacement shares and their exercise price are normally adjusted to preserve a specified economic value, but vesting, expiration and forfeiture terms can change.

Acceleration and the two-trigger question

Single-trigger acceleration vests some or all unvested awards when control changes. Double-trigger acceleration requires the acquisition plus a qualifying termination, such as an involuntary dismissal or a material reduction in role, within a stated period. Definitions matter: resignation, termination for cause, a new work location and a buyer’s failure to assume awards may be treated differently.

Retention and continued employment

A buyer may offer a retention bonus or replacement equity that vests only if you stay for a specified period. The acquisition can therefore create liquidity while also changing your employment bargain. Read the new offer letter, bonus plan and equity award together with the merger documents.

Tax differences that can change the result

Incentive stock options (ISOs)

ISOs can receive favorable tax treatment when statutory requirements are met. Exercising an ISO generally does not create regular income tax at exercise, but the spread between fair market value and strike price can count toward the alternative minimum tax (AMT). Selling before the required holding periods can produce a disqualifying disposition, with part of the spread taxed as ordinary income rather than receiving the intended treatment.

Cooley’s 2025 analysis highlights the $100,000 annual ISO limit: only the portion of options that first become exercisable up to $100,000 of grant-date value in a calendar year can qualify as ISOs. Repricing or exchanging options can change which awards are within that limit. A transaction that cashes out the options can also prevent the holding period needed for favorable treatment.

Nonqualified stock options (NSOs)

NSOs generally create ordinary income when exercised on the spread between fair market value and the strike price. The employer must report and withhold applicable taxes. If the shares are later sold, the difference between the sale price and the tax basis is generally a separate capital gain or loss. An acquisition may compress exercise and sale into one event, but the exact withholding depends on the deal and payroll treatment.

RSU withholding

RSUs generally create wage income when they settle. The company may withhold shares, cash or another amount permitted by its process. If the transaction pays cash for unvested RSUs, the payment may be treated as wages or as compensation under the plan. Ask for the withholding calculation and the number of shares or dollars you will actually receive.

Stock deal, asset deal and section 338

The legal form of an acquisition can affect tax outcomes. Internal Revenue Code section 338 contains rules that can treat certain qualified stock purchases as asset acquisitions for tax purposes. Whether those rules apply, and how the purchase price is allocated, requires transaction-specific advice; do not infer your personal tax result from the words “stock deal” or “asset deal” in a summary article.

Should you exercise options before an exit?

There is no universal answer. Exercising before an IPO or acquisition can start holding periods and may reduce future appreciation treated as compensation, but it requires cash and can create AMT or ordinary-income exposure before you have liquidity. Waiting preserves cash and lets the transaction determine the outcome, but you could lose a favorable holding period, miss an exercise deadline or face a higher tax bill if value rises.

Use a written scenario analysis rather than a guess:

  1. Identify the award. Record ISO or NSO status, grant date, number vested, number unvested, strike price, expiration date and post-termination exercise period.
  2. Model the current value. For an option, calculate the hypothetical spread at several prices. Subtract the strike price, expected withholding, AMT or ordinary-income tax and transaction fees.
  3. Model the exit. For an IPO, use plausible post-listing prices and the applicable lockup. For an acquisition, use the signed consideration, exchange ratio, escrow and treatment of unvested awards.
  4. Check cash needs. Include the exercise cost and the possibility that shares remain illiquid or decline in value.
  5. Get a tax projection. Ask a tax adviser to compare exercise now, exercise at closing and no exercise, including AMT credits, withholding and qualifying or disqualifying ISO dispositions.
  6. Set a deadline. Option windows can expire after you leave, and a transaction can impose a short election or exercise period.

A practical example of why the headline valuation misleads

Assume, purely as an illustration, that you hold 10,000 vested NSOs with a $2 strike price. If an acquisition pays $8 per share in cash, the gross spread is $60,000 before withholding and other taxes. If the buyer instead exchanges the award for buyer shares at a documented ratio, your value depends on the number of replacement shares and their later price. If the deal price is $1.50, the same options are underwater and may produce no cash-out value.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Now assume 4,000 RSUs are subject to double-trigger vesting. An IPO may satisfy the liquidity trigger but still require you to remain employed until each service vesting date. An acquisition could accelerate them if your agreement contains the required trigger, replace them with buyer RSUs, or cancel them if the plan permits. The award count alone cannot answer what you receive.

Documents to obtain before deciding

  • The equity incentive plan and every grant agreement, including amendments and repricing notices.
  • A current cap-table or equity statement showing vested, unvested and exercisable amounts.
  • The change-in-control clause, acceleration language and definitions of termination, cause and good reason.
  • The post-termination exercise window, expiration date and rules for early exercise or repurchase.
  • For an acquisition: the merger agreement, employee award treatment schedule, exchange ratio, payment mix, escrow, earn-out and retention documents.
  • For an IPO: the lockup agreement, trading-window policy, insider-trading policy, settlement instructions and any tender-offer or secondary-sale terms.
  • The company’s withholding procedure, estimated tax forms and instructions for exercising or selling.
  • Your employment offer, severance agreement and any buyer offer that changes compensation or duties.

Questions to ask the company, buyer or adviser

  • What exact event causes my RSUs to settle, and is continued employment required?
  • Will my options be cashed out, assumed, replaced or cancelled? What happens if the strike price exceeds the deal price?
  • How are fractional shares, escrowed consideration and contingent payments handled?
  • When will shares be delivered, and what lockup or trading restrictions apply?
  • Which amount will be withheld for federal, state and payroll taxes, and can I use a different permitted withholding method?
  • For ISOs, how does the transaction affect the $100,000 limit, AMT and qualifying holding periods?
  • If I leave after closing, when does the exercise window end and which awards are forfeited?
  • Is a retention award separate from replacement equity, and what events cause it to vest?

Common mistakes and how to avoid them

Treating the company valuation as your payout

Headline valuation ignores preferences, dilution, strike prices, taxes, withholding and the allocation among share classes. Use the transaction waterfall and your award schedule.

Assuming an IPO means day-one liquidity

Lockups, trading windows and settlement can prevent a sale immediately after listing. A private tender offer may provide earlier liquidity, but it can limit the percentage you sell and the price may differ from the eventual public price.

Exercising every option automatically

Exercise creates an investment and can create tax before liquidity. Compare the cash cost and downside with the probability and timing of each exit scenario.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring the employment agreement

A merger can change your role, location, manager or vesting. A double-trigger clause may require a specific qualifying termination, not simply dissatisfaction with the new organization.

Waiting until after termination

The post-termination exercise window can be much shorter than the original option term. Put the deadline on a calendar and obtain written confirmation from the plan administrator.

Which exit is better for different employee priorities?

Your priority Exit features that may fit Main risk to examine
Near-term, defined liquidity An acquisition with cash consideration and clear closing treatment. Taxes, escrow, retention conditions and cancellation of underwater or unvested awards.
Long-term upside An IPO with vested shares and a manageable lockup. Market volatility, dilution, trading restrictions and the possibility that the price falls.
Minimal cash outlay Waiting for a cash-out or RSU settlement rather than exercising options early. Loss of a favorable tax holding period, an expired exercise window or no value if the deal price is low.
Staying with the company An IPO or acquisition that preserves vesting and provides a clear retention package. Role changes, new performance conditions and forfeiture after an involuntary or voluntary departure.
Tax-sensitive planning Whichever structure gives enough time to model ISO, NSO or RSU treatment before the taxable event. AMT, wage withholding, disqualifying ISO dispositions and different state tax rules.

There is no reliable “average employee payout”

Startup outcomes vary too widely to support a defensible cross-company average. Employees can hold different awards in different share classes, join at different valuations, leave before vesting, or receive no value when preferences and strike prices absorb the proceeds. Evaluate your own documents and the signed transaction terms instead of relying on a typical percentage or dollar windfall.

Bottom line

An IPO is usually better for an employee who values continued public-market upside and can tolerate delayed liquidity and price volatility. An acquisition is usually better for someone who values a defined transaction and receives favorable cash or stock treatment at closing. In both cases, award type, vesting, exercise price, acceleration, tax and employment terms decide the result. Obtain the merger or IPO documents, calculate your net proceeds and ask a qualified tax adviser about AMT, withholding, ISO dispositions and exercise deadlines before you act.
