How Virtual Power Purchase Agreements Work for Companies Buying Renewable Energy

A virtual power purchase agreement (VPPA) is a long-term financial contract that supports a renewable-energy project without sending that project’s electrons to the buyer’s facilities. The project sells electricity into a wholesale market, while the company continues buying physical power from its existing utility or supplier. The two parties then exchange payments based on the difference between an agreed strike price and a wholesale-market reference price.

That structure can hedge electricity-price exposure, help finance new wind or solar capacity, and provide renewable-energy certificates (RECs) for qualifying claims. It can also create substantial payments, credit requirements, basis risk and certificate obligations. A VPPA is useful only when its settlement price, volume profile and environmental-attribute terms fit the company’s actual load and reporting needs.

What a virtual power purchase agreement is

A VPPA is also called a financial or synthetic PPA. It is a contract for differences between a renewable generator and a corporate buyer. The generator remains responsible for selling its output into a wholesale market. The buyer does not receive electricity at its meters through the VPPA and does not replace its ordinary retail supply contract.

Instead, the contract names a fixed strike price and a wholesale market reference point, often a hub or project node. At each settlement interval—commonly monthly—the parties compare that reference price with the strike price. The difference is paid by one party to the other.

  • If the market reference price is higher than the strike price, the generator pays the buyer the difference.
  • If the market reference price is lower than the strike price, the buyer pays the generator the difference.
  • The buyer still pays its utility or retail supplier for the electricity physically consumed at its facilities.

The U.S. Environmental Protection Agency describes a financial PPA as a financial arrangement that lets both parties hedge electricity-market price volatility and emphasizes that no electricity is physically conveyed from the generator to the customer. The VPPA therefore changes financial exposure, not the path taken by electrons.

How the electricity and money move

1. The project generates and sells power

A wind or solar project produces electricity according to weather and operating conditions. It bids or otherwise sells that output into the regional wholesale market. The market operator or other trading counterparty pays the project according to the applicable locational price.

2. The VPPA establishes the settlement terms

The agreement defines a strike price, such as 10 cents per kilowatt-hour ($100 per megawatt-hour), and a settlement point. It also specifies the time interval, volume formula, treatment of negative prices, curtailment, outages and other adjustments. The project’s actual metered production commonly determines the volume used in each settlement.

3. The parties exchange the difference

Using the EPA’s 10-cent-per-kilowatt-hour illustration, a 12-cent market price creates a 2-cent credit per kilowatt-hour for the buyer on the contracted volume. An 8-cent market price creates a 2-cent payment from the buyer to the generator. These are financial settlements; they do not redirect the project’s electricity to the buyer.

Market reference price Compared with a 10¢/kWh strike Settlement direction
12¢/kWh 2¢ above strike Generator pays buyer 2¢/kWh on the settled volume
10¢/kWh No difference No difference payment
8¢/kWh 2¢ below strike Buyer pays generator 2¢/kWh on the settled volume

4. The company pays its normal electricity bill

The company’s utility relationship generally remains unchanged. It pays retail energy, transmission, distribution, taxes and other charges under its local supply arrangement. The VPPA settlement is a separate financial cash flow that may offset or add to that bill.

What a VPPA can and cannot do for electricity costs

A VPPA can reduce net price volatility when the project’s wholesale reference price moves closely with the company’s own electricity cost. If both prices rise, a VPPA credit can partly offset a higher utility bill. If both prices fall, the company may owe a VPPA payment but benefit from cheaper physical electricity.

This is a hedge, not a guaranteed discount. A project can be profitable while the buyer’s combined utility and VPPA costs rise, or the buyer can owe large settlements during a period when its local retail price does not move in the same direction as the project’s reference price. The relevant question is how well the contract’s settlement exposure tracks the company’s real load and price history.

RECs and renewable-energy claims

Renewable energy certificates represent the environmental attributes of renewable generation. A VPPA may provide the project’s RECs, but that is not automatic. The contract must state who owns them, who retires them, what geography and vintage apply, and what happens if the project cannot deliver the expected certificates.

To claim renewable electricity use from the transaction, the company must own the associated RECs or have them retired on its behalf. Retirement removes a REC from circulation so another party cannot sell or claim it. If project RECs are sold elsewhere, the buyer cannot use the same certificates to substantiate its own claim. Replacement RECs, if allowed, need attributes aligned with the claim being made.

Signing a VPPA alone does not establish a renewable-electricity or market-based Scope 2 claim. Sustainability, legal and accounting teams should reconcile the contract’s certificate provisions with the reporting standard and the company’s public wording before announcing a target or achievement.

Why companies use VPPAs

Price-risk management

The financial settlement can provide a hedge against wholesale or retail price increases, provided the selected project location and settlement point correlate with the company’s electricity exposure. Buyers should test that relationship using historical intervals rather than assuming that prices in the same broad region will move together.

Support for new renewable capacity

A long-term corporate commitment gives a developer a more predictable revenue stream. Buyers act as guaranteed offtakers, which can help a developer obtain project financing for new wind or solar capacity. The contract may therefore contribute to additional generation rather than merely transferring certificates from an existing facility.

Geographic flexibility

Because the VPPA does not require physical delivery to a buyer’s meter, one transaction can potentially support a company with facilities in several locations, including markets where direct retail supply arrangements are difficult or traditionally regulated. Eligibility still depends on the contract, market rules and the geography required for the intended environmental claim.

Large-scale procurement

A single agreement can cover a substantial contracted volume and support a corporate renewable target across multiple facilities. The buyer must still compare that volume with its actual load, certificate needs and ability to fund settlements when prices are below the strike.

VPPA contract structures and volume risk

Pay-as-produced

Under a pay-as-produced structure, the settled volume follows the project’s actual output. Wind and solar production varies by hour, season and weather, so the buyer does not receive a smooth or guaranteed volume. This is common for variable generation and leaves more production-shape risk with the buyer.

Fixed-volume

A fixed-volume arrangement settles against an agreed quantity rather than simply passing through every megawatt-hour produced. It can make the buyer’s exposure easier to budget, but the generator or another party must manage the difference between contracted volume and actual output. That added obligation generally affects price and operational complexity.

Baseload

A baseload profile attempts to provide a steadier quantity across defined intervals. For a variable renewable project, creating that profile requires shaping, storage, additional purchases or other risk management. The UK government characterizes baseload as a higher-risk alternative for generators than pay-as-produced, and the added risk is reflected in negotiation, pricing and credit terms.

Structure Volume basis Typical buyer consideration
Pay-as-produced Actual project output More exposure to weather, intermittency and production shape; usually simpler for the generator
Fixed-volume Contracted quantity More predictable volume, but greater shaping and imbalance responsibility
Baseload Steady profile across intervals Potentially easier budgeting, with higher delivery and operational risk for the supplying side

The main risks to model before signing

Basis risk

Basis risk is the possibility that the project’s node or hub price does not track the company’s retail rate or wholesale exposure. Congestion, transmission constraints, local generation and different market rules can widen the gap. A hedge based on a distant or weakly correlated settlement point may underperform even when the project earns strong market revenues.

Volume and shape risk

Actual wind or solar output may be lower than expected, concentrated in hours when prices are weak, or occur at times that do not match the company’s load. The contract should define how metered output, outages, curtailment and force-majeure events affect settlement. Financial models should test low-generation years and unfavorable production shapes, not only an average forecast.

Low-price cash calls

When the market price falls below the strike, the buyer owes the difference. A prolonged low-price period can create a large cash requirement even if the company’s physical electricity bill is declining. Treasury teams need liquidity forecasts, collateral capacity and internal limits for this exposure.

Negative prices and curtailment

Wholesale markets can produce negative prices, and projects can be curtailed because of grid conditions or market instructions. The agreement should say whether negative-price intervals still settle, whether payment caps apply, and who bears lost production or curtailed-volume consequences. Ambiguous wording can turn an apparently attractive strike into an unexpected liability.

Credit and collateral

Both sides need protection if the other party defaults. Review parent guarantees, letters of credit, margining, thresholds, downgrade triggers, cure periods, termination payments and collateral-replacement rights. The appropriate package depends on the counterparties and market, so it should be negotiated rather than assumed from another VPPA.

Project and counterparty performance

Development delays, permitting problems, interconnection limits, equipment failure and underperformance can change the expected settlement and REC supply. Assess the developer, construction status, operating history, insurance, replacement rights and remedies before treating forecast output as dependable.

Accounting, tax and regulatory treatment

A VPPA is a financial instrument rather than physical electricity delivery. Accounting classification, hedge treatment, tax effects, derivatives regulation and disclosure requirements vary by jurisdiction and company circumstances. Obtain current advice for the governing law and reporting framework; the contract should not be signed on the assumption that another company’s treatment will apply.

VPPA versus a physical PPA

Issue Virtual or financial PPA Physical PPA
Electricity delivery The project sells into the wholesale market; no project electricity is delivered to the buyer’s meter. The arrangement includes physical delivery through the grid or a supplier.
Utility relationship The buyer normally keeps its existing retail supply relationship. Supply, scheduling and transmission arrangements form part of the transaction.
Cash flow The parties exchange the difference between strike and market reference prices. The buyer pays for power delivered under the physical contract.
Geographic reach Can accommodate dispersed or traditionally regulated loads, subject to market and certificate rules. More constrained by delivery territory, transmission and retail-supply arrangements.
Primary risks Basis, volume and shape, low-price payments, credit, REC ownership and claim treatment. Physical delivery, transmission, scheduling, shaping and supply risks.

Neither structure is universally better. A VPPA is often more workable when a company needs geographic flexibility and can manage financial-market exposure. A physical PPA may be preferable when the buyer can take delivery in the relevant market and wants the contract integrated with physical supply. The decision turns on load location, regulation, risk appetite, certificate requirements and treasury capacity.

How to evaluate a VPPA step by step

  1. Define the claim first. Specify whether the objective is a market-based Scope 2 claim, a renewable-energy target, additional new capacity, price hedging or a combination. Identify required certificate geography, technology, vintage and retirement evidence.
  2. Map the physical load. Gather interval load, retail-price, tariff, utility and facility-location data. Separate regulated and competitive markets and identify which sites can participate in alternative supply arrangements.
  3. Select a settlement point. Compare candidate project nodes or hubs with the company’s actual electricity-price exposure. Quantify historical correlation, congestion and basis behavior instead of relying on a regional label.
  4. Choose the volume profile. Compare pay-as-produced, fixed-volume and baseload proposals. Measure how each profile changes expected credits, downside payments, imbalance exposure and certificate delivery.
  5. Model the cash flows. Calculate settlements for every available historical interval, then run high-price, low-price, low-output, curtailment and negative-price cases. Include utility costs, collateral and transaction fees so the result is a net-cost view.
  6. Set financial protections. Determine credit limits, collateral sources, liquidity reserves, downgrade triggers and termination rights. Confirm who posts collateral and how quickly it can be called.
  7. Negotiate operational definitions. Put the price index, settlement interval, metering source, volume formula, negative-price rule, curtailment treatment, force-majeure language and dispute process in the agreement.
  8. Lock down REC provisions. State who owns and retires project certificates, when evidence is delivered, what happens to replacement certificates and which party bears a shortfall.
  9. Obtain specialist review. Have legal, accounting, tax, treasury, sustainability and regulatory advisers review the final terms for the company’s jurisdiction and reporting obligations.
  10. Plan ongoing governance. Assign owners for settlement validation, certificate retirement, public claims, collateral monitoring, forecast updates and counterparty reviews throughout the contract term.

Market context and scale

The UK Department for Energy Security and Net Zero estimates that VPPAs account for approximately 2.5% to 5% of Great Britain’s power-trading market. The department presents this as an estimate because formal statistics are limited; it should not be read as a precise universal share or as a measure for every country.

Questions buyers should answer in the term sheet

  • What exact hub or node and price index determine settlement?
  • Is settlement monthly, hourly or another interval, and which metering data controls it?
  • Does the buyer settle actual output, a fixed quantity or a shaped baseload profile?
  • Who pays during negative-price intervals, curtailment, outages and force-majeure events?
  • Who owns, tracks and retires the RECs, and what geography and vintage qualify?
  • What replacement certificate is acceptable if project RECs are unavailable?
  • What collateral, guarantees, margin calls and downgrade protections apply?
  • What are the early-termination, default and change-in-law consequences?
  • How will the company validate settlements and support external sustainability reporting?

Bottom line

A VPPA lets a company support renewable generation and hedge a defined market price without taking physical delivery. The company keeps its utility supply, receives or pays financial settlements as the wholesale reference price moves, and can use the project’s RECs only when ownership and retirement are properly documented. The contract is worth pursuing when the settlement point tracks the company’s load, the volume profile is affordable, downside cash calls are financeable and the certificate terms support the intended claim. Otherwise, the apparent renewable or price benefit can be outweighed by basis, production, credit and reporting risk.
