To analyze a related-party transaction, first find the company’s related-person disclosure (usually proxy statement or annual-report Item 404 for a U.S. issuer), then read the related-party footnote and MD&A. Extract who benefited, what was exchanged, the amount and outstanding balance, how the price was set, and who approved it. Treat claims that a deal was made on market or arm’s-length terms as assertions to test, not as proof.
The existence of a related-party transaction does not by itself establish wrongdoing or unfairness. It does mean ordinary competitive-market assumptions may not apply, so the filing’s details, controls and supporting comparisons determine how much confidence you should place in the arrangement.

What counts as a related-party transaction?
A related-party transaction is an arrangement between a reporting company and a person or entity connected to it through control, significant influence, management, family relationship or another defined affiliation. The transaction can involve goods, services, property, financing, leases, guarantees, compensation-related arrangements or commitments. A director’s private company supplying equipment, a parent company lending cash to a subsidiary, and an executive receiving a loan are different fact patterns, but all require the same questions: who is connected, what did the company receive, what did the related party receive, and on what terms?
Under U.S. accounting guidance, ASC 850 is principally a disclosure standard. It does not prescribe a single measurement method for every related-party transaction. That is why the notes must be read alongside the income statement, balance sheet, cash-flow statement and MD&A rather than treated as a self-contained fairness opinion.

For companies reporting under IFRS, IAS 24 defines a related-party transaction as a transfer of resources, services or obligations between a reporting entity and a related party, regardless of whether a price is charged. That wording captures no-charge services, guarantees and other arrangements that can affect a company even when no invoice appears in revenue or expense.
Where to look in a filing
U.S. proxy statements and annual reports
For a U.S. domestic issuer, begin with the proxy statement’s related-person section or the annual report’s Item 404 disclosure. Item 404(a) covers transactions since the beginning of the last fiscal year, and currently proposed transactions, when the amount involved exceeds $120,000 and a related person has a direct or indirect material interest. The $120,000 figure is the current Regulation S-K Item 404(a) reporting threshold for that specified U.S. disclosure requirement; it is not a universal materiality threshold for accounting, auditing or every filing context.
The same information may also appear in a 10-K footnote, a registration statement or a company’s annual-report notes. A proxy can describe the relationship and approval process while the financial-statement footnote reports balances and amounts. Read both versions when they are available.
Foreign issuers and other forms
Foreign private issuers may present related-party information in a Form 20-F or in financial-statement notes prepared under IFRS or another permitted framework. Registration statements can repeat or update earlier disclosures. Identify the form, reporting framework, fiscal year and the period covered before comparing figures.
Search terms that find the disclosure quickly
Use the filing’s search function for:
- related party
- related person
- certain relationships
- transactions with management
- parent or affiliate
- director or executive officer
- indebtedness
- guarantee, lease or commitment
Do not stop at the first hit. A definition may be separated from the transaction table, and a balance reported in a footnote may be discussed again in debt, lease, compensation or MD&A sections.
Build a transaction record before judging it
Copy each arrangement into a separate row. Recurring arrangements should remain separable by year so increases, renewals and changes in terms are visible. The following fields capture the economic and governance facts requested by U.S. disclosure rules and IAS 24.

| Field | What to record | Why it matters |
|---|---|---|
| Related person and relationship | Name, title, family or ownership connection, control or significant-influence basis | Shows who can benefit and whether the relationship changed during the period |
| Company counterparty | Subsidiary, operating unit or legal entity that entered the arrangement | Prevents a group-level disclosure from hiding which business bears the cost or risk |
| Purpose and subject | Goods, services, property, lease, loan, guarantee or other commitment; stated business purpose | Lets you test whether the company received a credible business benefit |
| Date and reporting period | Start date, renewal or termination date, and fiscal year in which amounts were recognized | Avoids comparing a full-year amount with a partial-year or proposed transaction |
| Transaction value | Current-period amount, prior-period amount, cumulative value when disclosed, and currency or units | Shows scale and trend without confusing a balance with annual activity |
| Outstanding balance | Receivable, payable, loan principal, accrued interest or other amount at the reporting date | Reveals continuing exposure after the period’s transaction is complete |
| Related person’s interest | Direct ownership, indirect ownership, fees, commissions, profit share or other benefit | Distinguishes a nominal connection from an economically meaningful interest |
| Pricing and payment terms | Rate, unit price, discount, maturity, collateral, payment timing, termination rights and stated benchmark | Provides the evidence needed to assess whether terms resemble independent deals |
| Guarantees and commitments | Guarantee amount, lease commitment, purchase obligation or other contingent exposure | Captures risk that may not appear in the period’s expense |
| Approval path | Board or committee, policy, vote, waiver, ratification and any exception | Shows whether the company’s stated controls operated as designed |
How to test whether terms were really arm’s-length
SEC guidance says related-party transactions should not be presumed to have been carried out on an arm’s-length basis. A related person’s participation can remove the normal presumption that a price was produced by a competitive market. The filing therefore needs to provide enough context for you to evaluate the claim.
Recommended Free Tools
Start with the company’s own explanation
Read the exact wording used for pricing. Statements such as ordinary course, market terms or fair value are conclusions, not the underlying analysis. Look for a description of bids, comparable contracts, an independent valuation, a pricing formula, a regulated tariff or another objective reference. If the filing supplies no comparison, record that the basis is not demonstrated in the disclosure.
Compare an independent benchmark
Use the company’s other arrangements where possible. For a supplier contract, compare unit prices, volume discounts, quality specifications, delivery obligations, payment timing and termination rights with unrelated vendors. For a loan, compare interest rate, maturity, collateral, covenants, repayment schedule and default provisions with the company’s external debt. For a lease, compare rent escalation, term, renewal options, maintenance obligations and security deposits with other properties.
Comparisons are meaningful only after adjusting for differences in volume, geography, credit quality, timing and risk. A higher rate may be reasonable for a less creditworthy borrower; a lower price may reflect a larger volume or a shorter commitment. Document the difference instead of labeling it unfair based on one headline number.
Look for independent process evidence
Evidence that generally strengthens a pricing explanation includes competitive bids, an outside valuation, an independent special committee, recusal by the interested director, or a documented benchmark to comparable contracts. None is conclusive alone. A committee can approve a poor deal, and an appraisal can use questionable assumptions, but the presence and quality of the evidence are more informative than an unsupported assertion.

Check whether the company had a real business alternative
Ask whether the company could have obtained the same goods, services or financing from an unrelated party. If the arrangement replaced an independent supplier or lender, compare the substitute’s cost, availability and risk. If no realistic alternative existed, examine whether the company disclosed that constraint and how the board addressed it.

Read the approval and oversight disclosure
Item 404(b) asks for the company’s policies and procedures for reviewing, approving or ratifying related-person transactions. The disclosure should identify the standards applied, the board or committee responsible, whether the policy is written, and transactions for which the required process was not followed.
Questions for the policy
- Does the policy define who counts as a related person and what amount or type of transaction requires review?
- Does an independent committee or the full board decide, and must the interested person leave the discussion or vote?
- What factors are considered: dollar value, business purpose, availability of alternatives, conflict risk, market comparisons or shareholder impact?
- Does the policy cover amendments, renewals, waivers and transactions proposed after an officer or director joins?
- Does the filing identify exceptions, late approvals or transactions that were not ratified?
Interpret gaps carefully
A policy disclosure can be detailed while a particular transaction receives little explanation. That is a reason to ask what evidence was reviewed, not proof that the transaction was improper. Conversely, a transaction described as approved under a policy is not automatically favorable; you still need to examine its economics and the committee’s independence.
Connect the note to the financial statements and MD&A
Reconcile the related-party amounts to the company’s other disclosures. A transaction total may be split across revenue, operating expense, interest expense, receivables, payables, debt, leases, guarantees or cash flows. Differences often arise because one note reports gross activity while another reports a period-end balance, or because amounts are presented for different entities or periods.
Accounts to tie out
- Revenue and expense lines for goods or services exchanged
- Trade receivables and payables, including amounts due from or to affiliates
- Debt, interest expense, maturities, collateral and covenant information
- Lease right-of-use assets, lease liabilities and future commitments
- Guarantees, indemnities and purchase obligations
- Executive compensation and benefits that overlap with a related-party arrangement
- Operating and investing cash flows
SEC guidance indicates that material arrangements may require MD&A discussion when investors need the information to understand current or prospective financial position, cash flows or operating results. Read MD&A for management’s explanation of changes in balances, liquidity effects and known commitments. Investigate unexplained differences in period, currency, units, counterparties or gross-versus-net presentation.
Indebtedness, guarantees and commitments need extra detail
Loans and other indebtedness can transfer value through terms that are easy to miss in a single balance. Item 404 disclosures for indebtedness call for principal, repayments, interest and rate information. Capture the original principal, amount outstanding, repayments during the year, interest paid or accrued, stated rate, maturity, collateral, guarantees, defaults and forgiveness or restructuring.
Compare those terms with the company’s unrelated borrowings. A zero-interest loan, an unusually long maturity, unsecured credit to a connected party or a guarantee without a fee may be economically significant even when the period’s income-statement amount is small. Conversely, a market-rate loan with regular repayments may still create concentration or liquidity risk if the balance is large.

Compare transactions across years
Year-over-year analysis should track more than the reported dollar amount. Create a timeline for each relationship and mark new contracts, renewals, amendments, changes in ownership, and the dates a director or executive joined or left the company.

How auditors’ work can inform your reading
PCAOB AS 2410 directs auditors to examine company filings, underlying documentation, business purpose and the consistency of terms with management’s explanations when considering related-party transactions. An audit opinion is not a guarantee that every arrangement is favorable, but the audit focus can help you identify which disclosures should have documentary support.
Look for consistency among the filing, contracts, board minutes as described in the filing, and financial-statement amounts. If management calls an arrangement ordinary course but its terms differ materially from other contracts, that inconsistency deserves a specific explanation.
IFRS readers: what IAS 24 adds
IAS 24 requires information about the relationship, transactions, outstanding balances and commitments when needed to understand the effect on the financial statements. Because the definition covers transfers regardless of whether a price is charged, review no-cost services, guarantees, capital contributions, asset transfers and obligations as well as invoiced sales and purchases.

A worked reading method
Step 1: Define the scope
- Identify the issuer, filing form, fiscal year, accounting framework and reporting currency.
- Note whether the document is a proxy, 10-K, 20-F, registration statement or financial-statement note.
- Record the company’s definition of related persons and the periods covered.
Step 2: Locate every related-party reference
- Search the terms listed earlier, then inspect nearby tables and cross-references.
- Read the policy section before interpreting a transaction described as approved or ratified.
- Check debt, lease, guarantee, compensation and MD&A notes for related balances.
Step 3: Fill one row per arrangement
- Enter the relationship, counterparty, purpose, dates and amounts.
- Add pricing, payment, collateral, maturity, guarantees and outstanding balances.
- Record the related person’s direct or indirect interest and the approval path.
Step 4: Test the economics
- Ask what business benefit the company received and what independent alternative existed.
- Compare price, rate, volume, credit, collateral, payment timing and termination rights with unrelated arrangements.
- Separate evidence supplied by the filing from conclusions such as fair, market or ordinary course.
Step 5: Reconcile and trend
- Tie amounts to the financial statements, MD&A and commitments.
- Explain differences caused by period, entity, currency, unit or gross-versus-net presentation.
- Compare new relationships, balances, terms and approvals with prior years.
Step 6: State what remains unknown
End your analysis by listing unanswered questions: missing benchmarks, undisclosed indirect interests, unclear approval timing, unquantified guarantees or unexplained balance changes. A careful conclusion distinguishes disclosed facts, supporting evidence and unresolved uncertainty.
Common interpretation mistakes
Treating the threshold as a safety line
The $120,000 Item 404(a) amount determines when that specified U.S. disclosure rule applies; it does not mean a smaller transaction is immaterial, properly priced or free of accounting, governance or audit significance.
Assuming disclosure means approval
Disclosure tells you what the company reported. It does not establish that an independent body approved favorable terms, that the policy was followed, or that shareholders received equivalent value.

Equating ordinary course with arm’s length
An arrangement can be routine in type but unusual in price, volume, credit terms or counterparty dependence. Ask for the quantified comparison behind the characterization.
Comparing unlike numbers
Do not compare a period-end payable with a full-year purchase amount, a consolidated figure with a subsidiary figure, or a gross transaction with a net balance. Confirm units, periods, currency and presentation first.
Inferring fraud or illegality from a relationship
A related-party transaction can be legitimate and commercially useful. The proper conclusion is about the quality of disclosure, pricing evidence, controls and exposure—not an accusation unsupported by the filing.
What a well-supported disclosure looks like
The strongest disclosures identify the person and relationship, explain the business purpose, quantify current and prior amounts, show outstanding balances and commitments, describe pricing and payment terms, and name the approval body and policy standards. They also explain exceptions, recusal, independent advice or benchmarking when those facts matter.
A thin disclosure may still satisfy a formal requirement while leaving economic questions open. When that happens, report precisely what is known, what evidence is offered and what cannot be determined from the filing. That discipline is more reliable than assigning a simple favorable or unfavorable label.
