Short answer: Treat currency as a separate risk decision, not an automatic by-product of buying an emerging-market fund. Start with your home currency, spending needs, time horizon and tolerable loss; measure each country and currency exposure; then choose a written mix of unhedged, partially hedged or fully hedged holdings. Rebalance on a schedule and test the plan against a stronger dollar, local-currency depreciation, capital outflows, wider trading spreads and a hedge that cannot be rolled on time.

What currency risk means for an emerging-market investor

Currency risk is the possibility that an exchange-rate change alters the return you receive in your home currency. The return of a foreign asset is the combination of its local-market return and the currency move against your home currency.

As an Amazon Associate I earn from qualifying purchases.

For a simple illustration, suppose a share bought in an emerging market rises 10% in its local currency while that currency loses 15% against your home currency. Ignoring fees, your home-currency return is approximately -6.5%, not +10%, because the 15% currency loss compounds with the asset gain. The reverse can also happen: a flat local asset can produce a positive home-currency result when its currency appreciates.

Emerging-market currencies generally have higher volatility, thinner liquidity and greater exposure to political, economic, regulatory and currency-control shocks than developed-market currencies. A quotation that looks small in a liquid major currency can become a large portfolio move when a local market is closed, foreign-exchange dealers widen spreads or capital controls restrict conversion.

Currency exposure can be intentional. Local-currency bonds, for example, add exchange-rate risk but also provide exposure to local interest rates and a return stream that may diversify a portfolio dominated by your home currency. The right question is not whether currency risk is always bad; it is whether the amount and direction of risk fit your liabilities and risk budget.

Why emerging-market currencies can move abruptly

Dollar strength and global risk appetite

The Bank for International Settlements reports that a stronger US dollar can reduce foreign investment in local-currency emerging-market assets by weakening investor balance sheets and risk appetite. It also notes that nonresident foreign-exchange hedging in emerging Asia remains relatively low, leaving some investors more exposed when the dollar rises.

In a July 2024 assessment, the International Monetary Fund reported that emerging-market currencies had declined about 4% year to date, on net, against the US dollar. The same assessment said Latin American currencies had fallen 5% and currencies in Asian emerging markets 4% over that period. Those are observations for the publication date, not current quotations or a forecast.

Interest rates, inflation and central-bank policy

Exchange rates respond to expected as well as actual interest-rate differences. A central bank that raises rates may support its currency, but if investors believe inflation, fiscal stress or political interference will persist, the currency can still fall. Expectations about the US Federal Reserve and other major central banks can move emerging-market currencies even when local data are unchanged.

Fiscal, external and commodity balances

Government deficits, current-account deficits, foreign-currency debt, reserve levels and the ability to earn export revenues affect confidence in a currency. Commodity exporters can benefit when prices rise and suffer when prices fall. These relationships are not permanent: a country may export a commodity yet still face depreciation if imports, debt service or capital flight dominate the balance of payments.

Capital-flow reversals and liquidity

Emerging markets can experience rapid withdrawals from local bonds and equities when investors reduce risk globally. A fund may then have to sell into a thin market, while the currency market has wider bid-ask spreads and fewer immediately available counterparties. The price shown by a fund may therefore move in steps rather than continuously.

Politics, regulation and currency controls

Election outcomes, sanctions, changes in capital-market rules and restrictions on converting or repatriating currency can affect both the exchange rate and your ability to trade. Vanguard cautions that emerging-market currencies can move rapidly in response to interest rates, inflation, government surpluses or deficits, monetary policy and currency controls.

Start with your liabilities and investment objective

There is no universally correct hedge ratio. A hedge should be selected to solve a specific problem, not because a fund label says “hedged.” Write down these four inputs before comparing products:

  • Base currency: The currency in which you measure wealth and report performance.
  • Spending or liability currency: The currency needed for tuition, a home purchase, debt service, payroll or other future commitments.
  • Horizon: The date on which you may need to sell, and how long you can tolerate a drawdown.
  • Acceptable drawdown: The home-currency loss you can withstand without selling at an unfavourable time.

Then choose the objective. You may want to retain local-currency upside as a long-term diversifier, reduce home-currency volatility, or match a known future liability. Those objectives can lead to different hedge ratios for the same emerging-market fund.

When a larger hedge is usually logical

Investors with a near-term home-currency liability have little time to wait for an exchange rate to recover. A higher hedge ratio can make the future value of the asset more predictable, provided the hedge is affordable, liquid and maintained through the liability date.

When leaving some exposure unhedged can be deliberate

A long-horizon investor with spending in several currencies may value the diversification of foreign-currency exposure. Hedging every movement can remove that diversification and introduces rollover costs, basis risk and possible tax consequences. “Unhedged” should still be a documented choice with a maximum country and currency concentration.

Measure currency exposure separately from asset exposure

Do not infer currency risk from the fund’s name or the location of its headquarters. Read the current holdings, benchmark description, share-class policy and derivatives disclosures. Measure both direct and look-through exposure.

Exposure to identify What to check Why it matters
Equities Country of revenue, listing currency and the currency in which companies report costs and debt A company listed locally may earn much of its cash flow in another currency, so the share price is not a pure currency bet.
Local-currency bonds Currency denomination, maturity, duration and government or corporate issuer You carry the local-currency move as well as interest-rate, credit and sovereign risks.
Hard-currency bonds Whether bonds are denominated in US dollars or another major currency, plus issuer spreads and maturities Direct local-currency exposure is lower, but default, spread, interest-rate and sovereign risks remain.
Cash and collateral Currency of cash balances, margin and derivative collateral A hedge can create a new cash requirement in a currency you do not normally hold.
Derivatives Notional amount, maturity, hedge currency, counterparty and collateral terms A position can be larger or expire earlier than the securities it is meant to offset.

Aggregate exposure by currency rather than simply by country. Several countries can share a currency peg, commodity sensitivity or dependence on the same source of dollar funding. Conversely, a multinational company can dilute the currency risk suggested by its listing country.

Choose among unhedged, partially hedged and fully hedged funds

Approach What it does Advantages Trade-offs Often fits
Unhedged Leaves the foreign-currency exposure open. Simple; retains potential currency diversification and avoids explicit hedge transactions. Home-currency volatility can dominate the underlying asset return; losses can be amplified during a local-currency sell-off. Long horizons, diversified spending currencies or investors who deliberately accept the risk.
Partially hedged Offsets a stated fraction, such as a policy range, while leaving the remainder open. Reduces extreme home-currency swings while preserving some foreign-currency exposure. Requires a rule for the hedge percentage, rebalancing and deviations from target. Investors balancing liability matching with diversification.
Fully hedged Attempts to offset nearly all targeted currency movement back to the home currency. Returns are intended to be driven more by the underlying bonds or shares than by exchange rates. Forward points, trading costs, tracking difference, basis risk and rollover needs remain; “full” is not perfect. Shorter horizons or liabilities measured in the home currency.

International, regional, country and index funds are common ways to obtain overseas exposure, but diversification does not remove either emerging-market risk or currency risk. A fund spread across 20 countries can still lose value when the dollar strengthens broadly.

How fund-level currency hedging works

Currency-hedged funds generally use forwards or related instruments to reduce exchange-rate effects. Vanguard describes the aim this way: “Hedging seeks to reduce the impact of exchange-rate fluctuations so that the investment experience is driven more by the underlying bonds and less by currency movements.” A hedge changes the distribution of returns; it does not guarantee a positive return or remove non-US investment risks.

A typical share class may set a target hedge ratio and enter contracts that sell the foreign currency and buy the investor’s reference currency. The contracts have maturities and must be rolled. If the fund’s holdings, benchmark weights or cash flows change between rolls, the hedge may not match the assets exactly.

One emerging-market bond-fund disclosure says the fund seeks to have a majority of assets denominated in or hedged back to US dollars while retaining the ability to hold local-currency bonds unhedged. That wording illustrates why the current prospectus matters: “hedged” does not necessarily mean every position is continuously or completely offset.

Questions to answer from the current prospectus and reports

  • What is the stated hedge ratio, and is it a target, a range or a minimum?
  • Which currency is the hedge benchmarked to, and how are multi-currency exposures aggregated?
  • How often are contracts rebalanced or rolled?
  • Does the fund hedge only the currency of the bonds or also foreign cash, dividends and other flows?
  • What were the recent tracking differences between the hedged share class and the unhedged benchmark?
  • What are the management fee, transaction costs, forward-point effects and other expenses?
  • Which counterparties are used, what collateral is posted and what protections apply if a counterparty fails?
  • How are gains, losses and distributions taxed in your jurisdiction?
  • Can the fund temporarily reduce or suspend hedging in stressed markets?

Compare a hedged share class with its unhedged counterpart over the same period, but do not attribute every difference to currency. Asset allocation, duration, cash balances, fees, taxes and benchmark construction can also produce a tracking difference.

Using forwards, futures or options directly

Forwards

A forward fixes the currencies, amount, settlement date and exchange rate for a future transaction. It can be tailored to a known liability or portfolio exposure, but it creates a contractual obligation. You must plan for collateral or credit terms, settlement, valuation, early termination and the cost of rolling the position.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Exchange-traded futures and options

The Securities and Exchange Commission explains that exchange-traded currency futures and options have standardized contract sizes, fixed expirations and centralized clearing. Standardization and clearing can improve transparency and reduce direct bilateral counterparty exposure, but margin calls and expiration dates still require cash and operational capacity. An option buyer pays a premium for a right rather than an obligation; an option writer can face much larger obligations and should not be treated as a simple substitute for a forward.

Over-the-counter foreign exchange

OTC forex trades do not have a central clearinghouse. You depend on the counterparty’s ability to perform, and the SEC warns that losses for individual investors can be substantial. A quoted spread is not the only cost: credit terms, collateral, settlement risk and the ability to close or roll the position matter as well.

Cross-hedges and currency baskets

When a direct instrument is unavailable or too illiquid, a manager may use a related currency or a basket. Vanguard describes cross-hedging and basket hedges for this situation. The substitute currency can diverge from the asset currency, especially during the very stress in which protection is most needed. That mismatch is basis risk and should be measured rather than assumed away.

Controls required for direct derivatives

Direct hedging is appropriate only when the investor can operate it safely. The IMF’s 2024 working paper on sovereign hedges emphasizes explicit foreign-exchange risk targets, technical capacity, systems and controls, and legal and governance prerequisites. The same disciplines are useful for a family office or other institutional investor.

  • Document the purpose, permitted instruments, currencies, hedge ratios and maximum maturities.
  • Set counterparty limits, collateral rules, margin liquidity and independent valuation procedures.
  • Define who can trade, approve exceptions, settle contracts and reconcile positions.
  • Maintain a rollover calendar with instructions for a market that is closed or temporarily illiquid.
  • Record the accounting and tax treatment before the first trade.
  • Test what happens if the hedge loses value, collateral is called or a counterparty defaults.

A practical currency-risk process

  1. Set the measurement currency. State the currency in which you will judge gains, losses and future purchasing power.
  2. List liabilities by date and currency. Include debt, tuition, property purchases, operating expenses and planned withdrawals. Mark which liabilities are fixed and which can be postponed.
  3. Inventory the portfolio. For every fund or security, record country, currency, asset type, benchmark, hedge ratio, maturity, fees and liquidity. Look through funds where holdings are available.
  4. Separate risks. Estimate how much of a potential loss would come from the asset price, local interest rates, credit spreads and the exchange rate. Avoid calling a hard-currency bond “safe”: it can still lose value through duration, spread widening or default.
  5. Set concentration limits. Choose maximum exposure to one currency, country group, region and common driver such as the dollar or a commodity.
  6. Choose the hedge objective. Decide whether the policy is to match a liability, reduce volatility to a range, or preserve diversification. A target such as “hedge 50% to 70% of the home-currency exposure” is more actionable than “hedge when markets look dangerous.”
  7. Select the implementation. For many individuals, a fund share class with a transparent policy is simpler than trading derivatives. Use direct forwards, futures or options only when the investor can meet the operational, legal, liquidity and counterparty requirements.
  8. Write the rebalance rule. Specify a calendar, a tolerance band around the target, who approves changes and what happens when markets are closed. Rebalancing only after a large currency move can lock in losses or leave the portfolio unintentionally exposed.
  9. Stress-test before investing. Model sharp local-currency depreciation, a stronger US dollar, capital outflows, wider bid-ask spreads and a temporary inability to roll a hedge. Include simultaneous declines in the underlying equities or bonds.
  10. Review at defined intervals. Recheck liabilities, holdings, hedge ratios, counterparty exposures, tax rules and product documents at least as often as your written policy requires, and after a material change in the portfolio or jurisdiction.

How to compare products on a like-for-like basis

Comparison axis Questions to ask
Hedge ratio What percentage is targeted, what residual exposure is permitted, and how is the percentage calculated?
Frequency and rollover How often are positions reset, what happens at maturity, and what basis risk appears between rolls?
Total cost What are the fund fee, transaction costs, bid-ask spread, forward points and interest-rate differential?
Liquidity in stress Can you buy or sell when local markets are closed, spreads widen or redemptions rise?
Counterparty and clearing Are derivatives bilateral or centrally cleared? What collateral and close-out protections apply?
Tracking difference How has the hedged result differed from the unhedged benchmark after fees and implementation effects?
Tax and accounting Are hedge gains, losses, distributions and foreign withholding treated as capital, income or another category?
Liability fit Does the hedge currency, maturity and ratio match the currency and timing of the obligation?

Forward pricing reflects interest-rate differences as well as expected exchange rates. A hedge can therefore have a persistent positive or negative carry. Compare that carry with the volatility you are trying to reduce instead of treating the hedge as free insurance.

Stress tests that reveal weak plans

Local-currency depreciation

Apply a sudden 10%, 20% or larger fall to each major currency and combine it with a decline in the underlying market. Check the home-currency loss, required rebalancing cash and whether your hedge notional still matches the assets.

Stronger US dollar

Model the dollar rising against several currencies at once, higher funding costs and reduced foreign investment. The BIS analysis indicates why this scenario can affect both exchange rates and local asset prices rather than producing a currency-only loss.

Capital outflows and wider spreads

Increase transaction costs and assume that positions cannot be closed at the mid-market quote. Test whether a fund, futures account or OTC counterparty can meet redemptions and margin without forced sales.

Common mistakes and how to correct them

Assuming a foreign asset’s local return is your real return

Problem: A positive local-market result is reported without converting it to the home currency.

Correction: Maintain performance reporting in both local and home currencies and show the currency contribution separately.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Believing diversification eliminates currency risk

Problem: A broad regional fund is treated as currency-neutral.

Correction: Aggregate the underlying currencies and identify common exposure to the dollar, commodity prices, funding conditions or a regional peg.

Calling every dollar-denominated bond “safe”

Problem: Removing direct local-currency risk is mistaken for removing emerging-market risk.

Correction: Assess issuer credit, sovereign risk, duration, spread sensitivity and liquidity separately.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Using a hedge without a liability or target

Problem: The hedge is increased after a currency fall and reduced after a rise, without a written rule.

Correction: Set the objective, ratio range and rebalance dates in advance, then record exceptions and their reasons.

Ignoring costs and taxes

Problem: The headline fund fee is compared while forward points, turnover, withholding and local tax treatment are omitted.

Correction: Compare the all-in after-tax outcome in the investor’s jurisdiction and verify current documents before trading.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Using derivatives without operational capacity

Problem: A tailored hedge is opened without margin liquidity, counterparty limits or a rollover process.

Correction: Use a transparent fund implementation or establish documented governance, systems, controls and legal authority first.

Local-currency versus hard-currency emerging-market debt

The choice is not a universal safety ranking; it is a choice between different risks.

Feature Local-currency debt Hard-currency debt
Currency denomination Issued in the borrower’s local currency; a home-currency investor bears the local-currency move unless hedged. Issued in a major currency such as the US dollar; direct local-currency exposure is reduced.
Additional return drivers Local yield curve, inflation expectations and currency appreciation or depreciation. Major-currency interest rates, issuer spread, refinancing and sovereign credit.
Potential diversification Can diversify a home-currency portfolio through local rates and currencies. May align more closely with a liability in the bond’s denomination.
Risks that remain Currency, local rates, credit, sovereign, liquidity and possible controls. Credit, sovereign, spread, duration, liquidity and possible restructuring; currency risk relative to your own home currency can still exist if the bond is not in that currency.
Decision test Can the portfolio tolerate currency volatility and does it need local-rate exposure? Does the denomination match a liability, and is the issuer’s hard-currency debt sustainable?

Do emerging-market stocks need to be hedged?

Not automatically. Equity investors should first decide whether the objective is long-term participation in foreign businesses or short-term stability in the home currency. Companies can earn revenue, pay costs and borrow in several currencies, so a share’s exchange-rate sensitivity may differ from the currency of its listing.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A long-horizon equity allocation can reasonably remain partly or entirely unhedged if the investor has other home-currency assets, accepts volatility and has no near-term liability. A retiree funding withdrawals in the home currency may prefer a larger hedge for the portion that will be sold soon. A partial hedge can preserve some diversification while reducing the chance that a currency shock forces a sale of depressed shares.

Whatever the choice, evaluate the actual share-class policy, hedge ratio, rebalance schedule, costs and tracking difference. Do not assume that a fund labelled “international” or “emerging markets” has any particular currency treatment.

Policy context: what investors can and cannot expect from authorities

Governments and central banks may intervene in foreign-exchange markets, but intervention is not a guaranteed floor under an investment. The IMF says intervention is most defensible for unusually large shocks that threaten macroeconomic or financial stability. It should be coordinated with monetary, fiscal and macroprudential policies rather than used to avoid necessary economic adjustment.

For an investor, that means a policy announcement is not a substitute for a hedge or a liquidity plan. In its July 2024 assessment, the IMF urged that “prudent policymaking should emphasize vigilance and planning for adverse scenarios; risk management should be the central tenet of financial policies.” The same principle applies to portfolio construction: plan for a range of outcomes instead of relying on a particular exchange-rate forecast.

A concise decision framework

  • Need the money in the home currency within a few years? Favour a higher hedge on the portion tied to that liability, subject to cost and liquidity checks.
  • Have a long horizon and diversified spending currencies? Consider retaining some unhedged exposure, with explicit country and currency limits.
  • Cannot monitor derivatives, margin or counterparties? Prefer a fund with a clearly disclosed hedge policy over direct OTC positions.
  • Choosing between local- and hard-currency bonds? Match the denomination to liabilities, then separately assess duration, credit, sovereign and liquidity risks.
  • Considering a cross-hedge? Quantify the historical and stress-period mismatch between the substitute currency and the asset currency.
  • Unsure of the ratio? Start with a written range, stress-test it and review the result; no published statistic establishes one optimal hedge ratio for every emerging-market investor.

The durable solution is a process: define the currency you ultimately need, measure the exposure you actually own, select the amount of risk you intend to keep, implement it with controls and rebalance according to a rule. Currency hedging can reduce unwanted home-currency volatility, but it cannot remove emerging-market political, credit, liquidity, policy or market risk.
