The reliable way to evaluate a semiconductor company is to start with its business model, then test its cycle exposure, manufacturing economics, end-market mix, competitive execution, risks and valuation assumptions. AI demand belongs in that analysis as a measurable scenario—not as a substitute for understanding how the company actually makes money.

A fabless designer, memory supplier, foundry, integrated device manufacturer (IDM) and chip-equipment maker can all report “growth” while facing very different fixed costs, customer risks, capital requirements and earnings cycles. The framework below shows how to compare them without treating one quarter of AI-related orders as a complete investment thesis.

1. Classify the business before looking at headline growth

Semiconductor economics depend first on what a company does in the value chain. ASML’s 2025 annual report distinguishes integrated device manufacturers, foundries and fabless firms, and separates logic from memory, including DRAM and NAND. Those labels are useful starting points, but a company may span several categories, so use its own segment definitions and filing disclosures.

Business type Typical economic exposure Questions to answer
Fabless designer Design and intellectual-property investment, with wafer fabrication and often packaging performed by outside partners. How dependent is the company on a particular foundry, package or process node? Does it have minimum purchase commitments?
Integrated device manufacturer (IDM) Owns significant design and manufacturing capacity. Fixed factory costs can magnify both operating leverage and downturn pressure. What are utilization, yield, wafer output, product mix and ramp results? Are internal factories cost-competitive?
Foundry Manufactures chips for fabless customers. Capacity, process technology, utilization and customer concentration are central. Can the foundry fill new capacity at acceptable prices and yields? How diversified are customers and nodes?
Memory supplier DRAM and NAND products are highly exposed to industry capacity, selling-price changes, inventory and capital-spending cycles. What are contract and spot-price trends, bit growth, inventory and the supply response?
Equipment supplier Sells tools used to build chips. Revenue follows customers’ capital expenditure, installed-fab plans and technology transitions, often with a lag. Which customers, regions and process investments drive orders? How much revenue is recurring service versus new equipment?

Compare like with like. A fabless company’s reliance on outside wafer supply is not the same cost structure as an IDM operating fabs. A memory supplier’s selling-price volatility differs from that of a diversified analog or mixed-signal supplier. Equipment sales can rise or fall with customers’ capital plans even when end-user chip demand is steady. Confirm the actual exposure in each filing rather than applying a label mechanically.

Map the company’s segments and dependencies

Write down each reported segment, major product family, manufacturing location, external foundry, packaging partner and stated end market. Note which activities are owned and which are outsourced. This map prevents a broad company label from hiding a concentrated economic exposure—for example, a diversified corporate name whose profits depend on one memory product or one leading-edge node.

2. Build a multi-period operating picture

Collect at least several quarters and fiscal years of revenue, gross margin, operating income, inventory, cash from operations, capital expenditure and research and development. A single quarter can reflect shipments pulled forward, customer inventory correction, temporary pricing or a capacity bottleneck rather than sustainable demand.

Metrics that belong together

  • Revenue: separate unit growth, price changes, currency effects and acquisitions where management provides the information.
  • Gross margin: read the explanation for utilization, product mix, yields, pricing, depreciation and unabsorbed capacity charges.
  • Inventory: track dollars and, where available, inventory days by segment. Compare the company’s explanation of channel inventory with shipment growth.
  • Cash generation: compare operating cash flow with net income and capital expenditure. A profitable expansion that consumes cash may still be sensible, but the funding requirement must be explicit.
  • R&D: identify which products and process technologies the spending is intended to support, and whether launches have produced reported revenue.
  • Capacity and utilization: follow wafer starts, output, clean-room additions and factory loading where disclosed.

Read the filing narrative alongside the numbers. Semiconductor companies describe inventory adjustments, demand forecasting and pricing as material risks. The explanation often reveals whether an apparent sales decline is an end-market problem, a customer destocking event, a product transition or a deliberate allocation decision.

3. Recognize the semiconductor cycle and inventory signals

The industry has experienced seven downturns between 1990 and 2023, according to Semiconductor Industry Association comments submitted to the U.S. Environmental Protection Agency in 2024. Cycles can combine rapid technology change, new-product introductions, price erosion and shifts in supply and demand. AMD’s 2025 Form 10-K describes the semiconductor industry as highly cyclical and subject to wide fluctuations in supply and demand, continuous new products, price erosion and weaker economic conditions.

Use inventory days as a signal, not a verdict

Rising inventory days may indicate preparation for a launch or seasonal demand, but it can also signal customer destocking, obsolete products or shipments that have not yet converted into end demand. Falling inventory days can reflect healthy sell-through or insufficient supply. Check product-level commentary, reserves, channel inventory and subsequent-quarter shipments before drawing a conclusion.

Microchip Technology reported 185 inventory days at March 31, 2026, compared with 251 days at March 31, 2025. That is a company- and date-specific observation, not a target for another semiconductor business. Different product lives, accounting policies and supply arrangements make cross-company comparisons meaningful only after those differences are understood.

Interpret utilization in context

The 2024 SIA submission says at least 80% fab utilization is typically regarded as a long-term model of “full” utilization. It also notes utilization near 100% in 2021 and below 70% by the end of 2023, citing SEMI/TechInsights data. These are broad historical industry observations, not a universal operating target: a leading-edge fab, mature-node fab and specialty facility can have different economic breakevens.

When utilization falls, fixed factory costs are spread over fewer wafers. Unit costs rise, margins can contract and inventory carrying costs can increase even if reported revenue has not yet collapsed. When utilization rises, operating leverage can improve margins, but a peak reading may also be a warning that capacity and pricing are unusually tight.

Separate shipments from end demand

Ask whether revenue is being pulled forward by customers securing scarce supply or deferred because distributors are reducing stock. Look for changes in distributor inventory, customer order patterns, lead times, cancellations and backlog quality. Do not infer end-user demand from one quarter of shipments alone.

4. Understand manufacturing economics and reinvestment

Manufacturing-exposed companies require more than a revenue forecast. Analyze fixed costs, wafer output, yield, product mix, process transitions, capacity additions and ramp execution alongside gross margin.

Fixed costs, yield and mix

Micron states that a significant portion of its manufacturing costs is fixed and links lower utilization and wafer output to higher per-gigabit manufacturing costs and inventory carrying costs. Microchip says gross margins are affected by utilization, product mix, yields, unabsorbed capacity charges, competition and economic conditions. These disclosures show why the same percentage change in sales can produce very different profit changes at different points in the cycle.

Yield improvements can lower cost per good die without increasing wafer starts. A difficult process transition can temporarily reduce yield, delay shipments and raise costs. Product mix matters because a company can report stable revenue while shifting toward lower-margin products, or report modest sales growth while moving toward a more profitable mix.

Capacity commitments create both opportunity and risk

AMD’s 2025 Form 10-K describes a wafer supply agreement with a minimum annual capacity allocation. If forecast demand is lower than the contractual requirement, the company says it could face excess inventory or higher unit costs. The terms are specific to AMD and should not be generalized to peers, but the issue is common: a supply reservation protects access during shortages and can become a burden during a correction.

For a fabless or partly outsourced company, examine wafer commitments, packaging capacity, allocation rights, take-or-pay provisions and the treatment of unused capacity. For an IDM or foundry, examine planned clean-room space, equipment orders, depreciation and the utilization required to earn an acceptable return.

Judge R&D and capital expenditure by output

TSMC reports continuing research and technology investment. Micron identifies capacity expansion, technology transitions and production ramps as execution risks. Spending itself is not proof of differentiation or future returns. Connect each major program to a process node, product launch, customer qualification, expected volume and margin objective. Then check whether actual revenue and cash generation follow.

5. Test the growth story against end markets and customers

Map revenue and disclosed demand to products, customers, geographies and end markets. A forecast that depends on one customer, one product family or a short supply-constrained period deserves a different confidence level from growth spread across many products and buyers.

Use AI as a scenario, not a company category

AI is a major current demand driver, but exposure varies. TSMC’s 2025 annual report says robust AI-related demand coexisted with non-AI end markets bottoming and then experiencing a mild recovery. The company reported 35.9% year-over-year revenue growth in U.S. dollar terms in 2025, with 3-nanometer technologies representing 24% of total wafer revenue that year. Those are TSMC-specific results, not a peer benchmark.

ASML’s 2025 report described strong AI-server demand, while PC and smartphone demand rose by single digits and industrial and automotive chips began a slow recovery. The contrast supports checking each company’s actual mix; it does not establish that every non-AI business or AI supplier followed the same pattern.

Trace design wins to profitable sales

Record announced orders, design wins and customer forecasts separately from recognized revenue. Ask when a design will enter production, what process and package it requires, who bears inventory risk and whether the expected volume carries an acceptable margin. A design win can take years to scale, be replaced by a competing design or remain uneconomic if customers negotiate prices down.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Measure concentration explicitly

Calculate the share of revenue and receivables attributable to major customers where disclosed. Check whether one cloud, smartphone, automotive or industrial customer accounts for a material portion of sales, and whether that customer can dual-source. Micron lists dependency on certain customers and end markets as a risk; ASML lists high customer concentration. Concentration is not automatically bad, but it changes bargaining power and the impact of a lost order.

6. Examine supply-chain, geographic and technology risks

Risk factors are most useful when converted into specific questions about earnings and cash flow. Look for:

  • Critical suppliers: Is a component, material, tool or service available from only one or a few sources?
  • Manufacturing concentration: Would a disruption at one site, region or utility provider stop production?
  • External foundry and packaging dependence: Can the company obtain capacity at the required node and package during a shortage?
  • Export controls and trade rules: Could restrictions prevent sales, equipment delivery or access to technology?
  • Technology transitions: Can the company qualify new nodes, architectures and memory generations on schedule?
  • Power, water and materials: Are expansion plans dependent on permits, grid availability or scarce inputs?
  • Financing: Can the balance sheet fund capital expenditure and inventory through a downturn?

ASML’s 2025 report lists reliance on a limited number of key suppliers and manufacturing facilities. Micron’s 2026 filing lists geopolitical risks, customer and end-market dependence, supply and utility availability, capacity returns and access to financing. These disclosures identify exposures, not their probability or the size of a future loss.

7. Evaluate cash flow and the balance sheet through the cycle

Net income can look strong while cash is tied up in inventory, receivables or factory construction. Compare operating cash flow with earnings across an upcycle and a downturn. Investigate large differences rather than assuming either measure is always superior.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Working capital questions

  • Are receivables growing faster than sales, suggesting longer payment terms or collection risk?
  • Is inventory growth tied to a documented launch, or is it outpacing demand?
  • Are supplier prepayments or capacity deposits increasing?
  • What portion of inventory is subject to write-down or obsolescence risk during a technology transition?

Reinvestment and funding

Subtract maintenance and expansion capital expenditure from operating cash flow, then consider required R&D and working capital. A foundry’s expansion plan may require years of spending before a new fab contributes revenue. A fabless company may have lower property, plant and equipment but still face substantial wafer, packaging and inventory commitments. Review debt maturities, interest costs, liquidity and covenant headroom before assuming the company can sustain its investment plan.

8. Make valuation assumptions visible

There is no universal semiconductor multiple. A foundry, memory supplier, fabless designer and equipment maker should not automatically receive the same valuation framework. The reviewed filings establish cycle sensitivity, but they do not establish a single fair multiple, peer group, discount rate or fair value for every company.

Normalize the earnings base

  1. Identify the current cycle point using prices, inventory, utilization, backlog and customer orders.
  2. Estimate a normalized revenue level rather than simply annualizing the latest quarter.
  3. Set a normalized gross margin that reflects typical mix, utilization, yields and pricing—not an unusually tight or weak market.
  4. Model required R&D and capital expenditure, including capacity needed to support the forecast.
  5. Test bull, base and bear cases for AI demand, non-AI recovery, pricing, utilization and customer concentration.
  6. Compare the resulting cash flows with the company’s balance-sheet obligations and reinvestment needs.

A multiple based on peak earnings can make a cyclical company look inexpensive just before margins fall. A multiple based on trough earnings can make a recovery business look expensive. State the assumptions, show how sensitive the conclusion is to utilization and price, and avoid presenting a cycle-adjusted estimate as a precise target.

9. A repeatable company-comparison workflow

Use the following sequence when comparing two or more semiconductor companies.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Stage Evidence to collect Decision it informs
Business model Fabless, IDM, foundry, memory or equipment role; owned versus outsourced manufacturing. Which peers and cost structures are genuinely comparable?
Cycle position Pricing, inventory days, utilization, backlog, orders and margin history over multiple periods. Are current earnings above, below or near a sustainable level?
Growth quality Products, customers, end markets, geographies, design-to-revenue conversion and concentration. Is growth diversified and repeatable, or dependent on one temporary driver?
Operating economics Fixed costs, yields, product mix, R&D, capital expenditure, capacity plans and ramp results. Can growth produce acceptable returns after reinvestment?
Resilience Suppliers, foundries, packaging, export rules, sites, utilities, debt and liquidity. What could interrupt production or force expensive spending?
Valuation Normalized earnings and cash flow, cycle assumptions and required reinvestment. Does the market price leave room for execution and cyclical risk?

10. Common analytical mistakes and how to avoid them

Comparing unlike companies on one margin metric

A fabless company can report a high gross margin while paying suppliers for fabrication, whereas a foundry carries depreciation and utilization risk. Compare margins only after understanding what costs sit above and below the reported line.

Treating AI exposure as proof of quality

AI-related demand can be large and durable, but the relevant questions are the company’s share of the value chain, customer concentration, pricing power, capacity commitments and non-AI demand. A strong AI market does not remove execution or valuation risk.

Ignoring inventory because revenue is growing

Revenue can rise while customers build excess stock. Review inventory days, reserves, channel commentary and subsequent sell-through before interpreting growth as end demand.

Assuming capital expenditure guarantees future returns

New capacity creates value only when it reaches target yield, utilization, product mix and pricing. Model the time and cost required to ramp it, and test what happens if demand arrives late.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Using management forecasts as outcomes

Corporate forecasts are scenarios from the reporting company, not assured results. Compare forecasts with prior guidance accuracy, external demand indicators and contractual evidence.

Applying one industry utilization target everywhere

The SIA’s 80% long-term “full” utilization reference is an industry-level historical observation. Node, product, fab age and accounting structure can make a company’s economic breakeven higher or lower.

11. Practical checklist before reaching a conclusion

  1. Classify the company and list the segments that actually generate profit.
  2. Record several periods of revenue, gross margin, inventory, cash flow, capital expenditure and R&D.
  3. Explain every major margin change using utilization, pricing, mix, yield or another disclosed factor.
  4. Map AI, data-center, PC, smartphone, automotive, industrial and other exposure by product and customer.
  5. Identify minimum supply commitments, external foundry or packaging dependence and inventory obligations.
  6. Read risk factors for suppliers, geography, export controls, utilities, technology transitions and financing.
  7. Build normalized, bull and bear cases with explicit price, utilization, margin and reinvestment assumptions.
  8. Compare the valuation only with businesses that have similar economics and cycle exposure.
  9. Write down what evidence would falsify the thesis, such as rising inventory, falling utilization, delayed ramps or customer concentration increasing.

Conclusion: evaluate the business that remains when the AI forecast changes

A sound semiconductor analysis asks how the company earns money, how its costs behave through the cycle, whether demand is diversified, whether management can execute technology and capacity transitions, and whether the balance sheet can fund the plan. AI may be an important growth scenario, but it should be tested against reported product mix, customer evidence, margins, inventory, utilization, cash flow and risks. The strongest comparison is therefore not “which company has the biggest AI forecast?” but “which business can convert its demand opportunities into durable, cash-generating returns across more than one market condition?”
