How to Evaluate an Arbitrage Fund Before Investing

A practical checklist for reviewing an Indian arbitrage fund’s strategy, disclosures, costs, risks and conditional tax treatment.

Evaluate an arbitrage fund by checking how it invests, what risks remain despite hedging, what it costs, and how its tax treatment fits your situation. Do not choose one on the assumption that “arbitrage” means guaranteed or risk-free returns: opportunity spreads and outcomes vary with market conditions, and the scheme’s current disclosures matter.

How an arbitrage fund seeks returns

SEBI describes an arbitrage mutual fund as one that seeks returns from price differences between the cash (spot) market and the derivatives (futures) market. In a basic paired trade, the fund buys an asset in the cash market and sells a related futures contract. The spread available, the prices at which both sides are executed, and how the positions relate by the time they are closed all affect the result. SEBI Investor’s arbitrage-fund guidance says returns depend on market volatility and the availability of arbitrage opportunities.

When attractive opportunities are scarce, return potential may be lower. A scheme may also hold cash, short-term debt or money-market instruments when opportunities are limited. That means a return figure reflects the fund’s actual portfolio and conditions during the period, not just the abstract idea of an arbitrage trade.

What to check in the scheme documents

Use the current Scheme Information Document (SID), the Statement of Additional Information where relevant, and the latest factsheet for the specific scheme and plan. SEBI’s investor disclosure guidance recommends reviewing scheme features, risks, recurring expenses, loads, sponsor background, fund-manager qualifications and experience, past performance, and pending litigation or penalties.

#1 Best Overall

Strategy and portfolio exposure

  • Read the scheme’s stated investment objective, permitted instruments and intended asset allocation.
  • Check how the actual portfolio is positioned, including what exposure is hedged and what exposure is not. Do not infer the portfolio’s risk from the word “arbitrage.”
  • Note whether cash, debt or money-market holdings contribute meaningfully to the portfolio and its returns.

Costs, exit terms and access to your money

  • Check current recurring expenses for the exact plan you are considering, plus any disclosed transaction or other costs. Expense figures can change; prefer current official scheme documents over stale third-party numbers.
  • Read the exit-load terms against the period you expect to hold the investment.
  • Check when redemption proceeds are payable under the scheme’s terms so the investment fits your liquidity needs.

Returns and the fund manager

  • Compare performance over the same periods and across different market conditions. Past performance provides context, not a forecast.
  • Look at the portfolio alongside returns to understand how the strategy and any cash or debt holdings may have contributed.
  • Review the latest disclosure on the fund manager and scheme. Treat performance, manager details and portfolio information as time-sensitive.

Why hedged does not mean risk-free

A SEBI-filed SID published in June 2025 illustrates risks that can remain in an arbitrage strategy. It says fewer opportunities may arise when the cost of carry falls in depressed market conditions, reducing the chance that returns exceed money-market returns. It also describes execution risk: screen prices can differ from actual execution prices. The SID’s risk disclosures further identify mark-to-market losses and possible margin needs in options arbitrage, as well as basis risk if an extraordinary need to unwind before expiry disrupts the relationship between the paired positions. Premature unwinding may also mean expected profits are not realized.

These are examples from that SID, not a claim that every scheme uses the same trades or faces identical exposures. Read the current SID for the fund you are considering, particularly its strategy and risk factors.

Compare funds on more than returns

Use the same checklist for each candidate, drawing on current official documents rather than a return table alone:

  • Strategy, intended allocation and actual portfolio exposure
  • Returns over comparable periods and market conditions
  • Current expenses and other disclosed costs
  • Exit-load terms and redemption timing
  • Manager and scheme disclosures
  • Your own holding period, liquidity needs and tax position

Operational scale may be relevant to your comparison, but it should not replace analysis of strategy, costs, risks and fit. Do not treat past returns as evidence that a fund will deliver the same result in a different market environment.

Check tax treatment against your situation

Tax treatment is conditional: it depends on whether the units meet the relevant equity-oriented-fund definition and other statutory conditions, the transfer date, holding period and your circumstances. The Income Tax Department’s guidance reflecting the Finance Act 2026 lists a 20% short-term capital-gains rate under section 111A for covered equity-oriented mutual-fund units. It lists a 12.5% long-term capital-gains rate under section 112A on covered gains above ₹1.25 lakh. The department’s general guidance says equity-oriented-fund units qualify for long-term treatment after a holding period exceeding 12 months. See the Income Tax Department’s capital-gains guidance reflecting Finance Act 2026 and its guidance on equity-oriented mutual-fund units and holding periods.

Those statutory figures do not indicate what a fund will earn. Do not assume an arbitrage fund will outperform a deposit or another cash-management option after tax. Such a comparison depends on your applicable tax treatment, holding period, expenses, exit load and the alternative’s returns. Check current law and seek tax advice for your individual circumstances.
