Identify exactly how artificial intelligence contributes to revenue, margins, customer retention or cost savings; verify those claims in regulatory filings; test the balance sheet and cash flow; value the business against realistic growth and margin assumptions; then stress-test AI-specific risks and position size. A company can have excellent technology and still be a poor investment if its share price already assumes years of exceptional execution.

What makes a company an AI stock?
“AI stock” is a marketing label, not an accounting category. A company may design processors, rent computing capacity, sell model software, provide implementation services or use AI inside a product that customers buy for another reason. Those businesses have very different economics and risks.
Start by identifying the company’s actual exposure. Ask which of the following describes it and what percentage of revenue or operating profit each activity represents:

| Exposure | What the company sells | Questions to ask |
|---|---|---|
| Infrastructure and chips | Processors, networking, memory, servers, data-center equipment or related components | Is demand tied to a few large buyers? How quickly can customers switch suppliers? Are capital cycles or inventory corrections a risk? |
| Cloud and computing capacity | Training, inference, storage or other capacity billed by usage or contract | Are costs for power, data centers and accelerators rising faster than pricing? Is growth dependent on one cloud customer or supplier? |
| Software and models | Model access, developer tools, security, analytics or workflow applications | Are subscriptions recurring? Can customers replace the product with an open-source model or a cheaper rival? Does gross margin improve at scale? |
| Services | Consulting, integration, data preparation, deployment and support | Is revenue project-based and labor-intensive, or does the company create repeatable intellectual property? |
| End-user products | Search, advertising, devices, enterprise applications, media or other products with AI features | Does AI increase conversion, pricing, retention or efficiency, or is it mainly a feature used to defend an existing franchise? |
Require a traceable connection between the technology and an economic outcome. In March 2024, SEC Chair Gary Gensler said: “Public companies should make sure they have a reasonable basis for the claims they make and yes, the particular risks they face about their AI use, and investors should be told that basis.” Treat an AI reference in a presentation as a hypothesis until the filings show where the benefit appears.
Step 1: Define the exposure before reading the story
Write a one-sentence exposure statement before you analyze valuation. For example: “This company sells cloud-based fraud detection to banks, and management says AI should reduce false positives and increase subscription retention.” A useful statement names the customer, product, revenue mechanism and expected benefit. “The company is a leader in AI” does none of those things.
Separate current revenue from future options
Classify each AI claim as reported, contracted, piloted or aspirational. Reported revenue is in a filing or earnings release. Contracted revenue has a signed order or disclosed backlog. A pilot may never scale, and an aspirational target is a scenario rather than evidence. Do not give a future option the same value as a current business.
Look for the economic bridge
- Revenue: Are customers paying specifically for the AI capability, and can management quantify its contribution?
- Margins: Does automation lower delivery cost, or do model, cloud, data and energy expenses consume the benefit?
- Retention: Do AI features reduce churn, increase usage or support higher renewal prices?
- Cost savings: Are savings visible in operating expenses, headcount growth or unit costs rather than only in a press release?
- Defensibility: Does the company own proprietary data, distribution, infrastructure or workflow integration that a competitor cannot easily copy?
Step 2: Read primary disclosures, not promotional summaries
Use the company’s SEC EDGAR filings, earnings releases, investor presentations and footnotes as the baseline. The joint SEC, NASAA and FINRA investor alert recommends reviewing company disclosures and comparing a promoted company with peers. Social posts, conference slides and third-party summaries can help you find questions, but they are not substitutes for the filing.

Build a claim-to-evidence table
| Management claim | Where to verify it | What would support it |
|---|---|---|
| AI is driving rapid growth | Segment reporting and revenue-recognition notes | Reported growth in the relevant segment, customer count or usage metric, with definitions that remain consistent |
| AI improves profitability | Gross-margin discussion, operating expenses and cash-flow statement | Improving margins or cash flow after including cloud, compute, data, compensation and implementation costs |
| Demand is durable | Contract terms, remaining performance obligations, backlog and renewal disclosures | Recurring or multi-year commitments, diversified customers and evidence of renewals |
| The technology is proprietary | Risk factors, intellectual-property notes and competition discussion | Specific patents, data rights, switching costs or distribution advantages, not just an “industry-leading” adjective |
| Partnerships will create sales | Material-contract disclosures and customer concentration notes | Named, enforceable commercial terms and revenue recognition, rather than a nonbinding announcement |
Read the numbers that enthusiasm can hide
Compare the AI narrative with segment revenue, customer concentration, capital expenditures, research spending, stock-based compensation, dilution, debt and operating cash flow. A business may report strong adjusted earnings while issuing substantial shares, capitalizing large infrastructure costs or consuming cash. Read the footnotes for definitions of adjusted metrics and for changes in segment boundaries that can make growth look better without changing the underlying economics.
Check whether one hyperscaler, government contract, chip supplier or customer accounts for a material share of sales. Concentration can accelerate growth when the relationship works and magnify losses when a contract is delayed, a supplier prioritizes another buyer or a customer develops an internal system.
Step 3: Test the quality of the economics
AI demand is not automatically high quality. Determine whether the company is selling repeatable revenue or one-time projects, and whether each additional dollar of sales creates value after all variable costs.

Recurring versus project revenue
Subscription, usage and support contracts can provide visibility, but only if renewal rates and pricing hold. Consulting and integration revenue may grow quickly during an adoption wave yet require proportional hiring. Examine deferred revenue, remaining performance obligations, renewal or net-retention metrics and the relationship between bookings and recognized revenue.

Margins and cash conversion
Track gross margin, operating margin and free-cash-flow conversion over several periods. AI products can carry unusually high inference, data-center, energy and licensing costs. A rising gross margin is more persuasive when it survives higher usage and is accompanied by cash generation. If growth requires continually higher capital expenditure, compare free cash flow with reported operating income rather than assuming the two are interchangeable.
Competitive durability
Ask what prevents a customer from switching to a larger platform, an open-source model or an internal tool. Potential defenses include proprietary data obtained lawfully, deep workflow integration, reliable distribution, specialized hardware, regulatory approvals or a cost advantage that persists at scale. A temporary performance lead is not the same as a durable moat.
Step 4: Treat valuation as an expectations test
Valuation answers a forward-looking question: what growth, margins and cash flows does the current price already assume? A high-quality company can still be a poor investment when the price leaves no room for execution mistakes.

| Measure | Useful when | Important limitation |
|---|---|---|
| Price-to-sales | Early-stage or rapidly growing companies with little or no profit | Ignores margins, capital intensity, dilution and the cost of turning sales into cash |
| Price-to-earnings | Established companies with meaningful, repeatable earnings | Can look cheap or expensive because of cyclical earnings or one-time items |
| Enterprise value to free cash flow | Businesses where cash generation is established and debt differs across peers | Free cash flow can be temporarily inflated or depressed by working capital and investment cycles |
| Growth-adjusted measures | Comparing companies with different growth rates and margins | Highly sensitive to the growth period, margin endpoint and forecast quality |
Use a realistic peer group with similar business models, margins, growth durability and capital needs. Do not compare a profitable infrastructure supplier with an unprofitable application start-up solely because both use the word AI.

Run three scenarios
- Base case: Use a growth rate supported by contracts, customer additions and industry capacity, then model a reasonable mature margin.
- Downside case: Slow growth, normalize unusually high margins, increase capital spending and assume a lost customer or pricing pressure.
- Upside case: Allow stronger adoption only when you can identify the operational evidence that would produce it.
Then test share issuance, debt refinancing and a fall in the valuation multiple. If the downside requires perfect execution merely to avoid a permanent loss, the price is demanding too much. Forecast growth is a scenario, not a fact.
Step 5: Stress-test risks specific to AI
AI risks vary by company and should be described with specifics rather than boilerplate. SEC guidance says disclosures should be particular to the company. The SEC Investor Advisory Committee noted in 2025 that 60% of S&P 500 companies viewed AI as a material risk; its recommendation identified cybersecurity, competition, innovation, regulation, intellectual property, ethical and reputational concerns.
Operational and technology risks
- Model or product failure: Incorrect outputs can create refunds, liability, safety incidents or lost customers. Check testing, human review and incident disclosure.
- Cybersecurity: Training data, model interfaces and customer information expand the attack surface. Look for security controls, breach history and insurance limitations.
- Obsolescence: A cheaper or more capable model can undermine pricing and customer demand faster than traditional product cycles.
- Infrastructure costs: Energy, data-center capacity, networking and accelerator availability can constrain supply and margins.
- Supplier dependence: A single chip, cloud or data supplier can become a bottleneck or raise prices.
Legal, regulatory and social risks
- Intellectual property: Training data, generated outputs and software licenses may trigger claims or require costly remediation.
- Privacy and data rights: Customer or personal data may not be usable for training or inference in every jurisdiction.
- Bias and discrimination: Harmful outcomes can produce regulatory action, contract loss and reputational damage.
- Regulation: New disclosure, safety, copyright or sector rules can increase compliance costs or limit products.
- Reputation: A visible failure can reduce adoption even when the underlying technology remains competitive.
Read the risk factors for company-specific examples. A generic statement that “AI may present risks” is less informative than a description of a known customer, supplier, data set or legal dispute.
The Tool Desk
Outbyte Driver Updater FREEFix the driver behind crashes, sound loss and screen glitchesFind Drivers →Outbyte PC Repair FREEClear out junk files and repair common Windows errorsFree Scan →Step 6: Detect AI washing and investment fraud
AI washing occurs when promotional language implies a meaningful AI business without evidence of revenue, capability or economic impact. Red flags include vague buzzwords, unverifiable partnerships, guaranteed returns, urgency, celebrity or influencer promotion, unregistered platforms and promotional activity that overwhelms evidence of an operating business.
Best Value
The SEC, NASAA and FINRA warned on January 25, 2024: “Be wary of claims — even from registered firms and professionals — that AI can guarantee amazing investment returns.” Fraudsters may use AI-generated websites, deepfakes and pump-and-dump promotion. Verify the company’s legal identity, exchange listing, filings, audited financial statements and management history independently. Never send money because a video, chatbot or social account appears authentic.
Step 7: Fit the position to your portfolio
Decide position size before buying. Account for existing exposure through technology funds, employer stock, options and other holdings that may fall for the same reason. A portfolio already concentrated in semiconductors or growth companies has more AI-related correlation than a list of tickers suggests.
Write the invalidation rule
Record the evidence that would disprove your thesis: a failed product launch, falling renewal rate, loss of a major customer, deteriorating cash flow, regulatory action or a valuation that requires assumptions you no longer accept. Set a review date and a maximum position size rather than relying on emotion after a sharp price move.
The SEC says diversification can reduce overall portfolio risk, and many investors find it easier through mutual funds or ETFs than through individual stocks. Diversification does not prevent losses, but it limits the damage from one company’s product failure, lawsuit or accounting surprise.
Individual AI stocks versus diversified AI or technology ETFs
An ETF can provide broad exposure with less company-specific research, while an individual stock offers more concentrated upside and downside. Compare the trade-offs before choosing the vehicle.
| Factor | Individual stock | Diversified AI or technology ETF |
|---|---|---|
| Concentration risk | High; one product, customer, supplier or management decision can dominate returns | Lower at the fund level, though an index may still be concentrated in large holdings |
| Fee drag | No fund expense ratio, but trading costs and research time apply | Annual expense ratio reduces returns and varies by fund |
| Holdings transparency | Direct ownership and public filings for one company | Holdings, weights and rebalancing rules must be reviewed; disclosure frequency varies |
| Exposure purity | Potentially precise exposure to one AI activity | May include companies with incidental AI exposure or unrelated technology businesses |
| Liquidity | Depends on the stock and trading venue | Depends on fund assets, bid-ask spread and underlying holdings |
| Tax characteristics | Capital gains and losses arise from your transactions | Fund distributions and rebalancing can create taxable events in a taxable account |
| Valuation | Must assess one company’s assumptions and downside | Blends many valuations; a few expensive holdings can influence the fund |
| Research burden | High; you must monitor filings, customers, suppliers and management | Lower per company, but you still need to understand the index, fees and concentration |
Choose an individual stock only when you can explain its economic bridge and monitor the evidence. Choose a fund when broad diversification and simpler maintenance matter more than selecting a single winner. Neither choice removes valuation risk.
A repeatable due-diligence workflow
- Define the thesis: Name the customer, AI product, revenue mechanism and expected economic benefit in one sentence.
- Collect primary documents: Read the latest annual and quarterly filings, earnings release, investor presentation and relevant footnotes.
- Map the economics: Separate AI-related revenue from total revenue; review margins, cash flow, capital expenditure, research spending, stock compensation and dilution.
- Check concentration: Identify major customers, suppliers, cloud providers, government contracts and debt maturities.
- Assess durability: Test switching costs, proprietary data rights, distribution, pricing power and competitive alternatives.
- Model valuation: Compare appropriate multiples with peers and run base, downside and upside scenarios.
- Read specific risks: Review cybersecurity, product failure, intellectual property, privacy, regulation, energy, supplier and reputational disclosures.
- Screen for promotion: Verify partnerships, registration, filings and operating evidence; reject guaranteed-return claims and urgency.
- Set portfolio rules: Choose position size, diversification limits, review dates and the evidence that would invalidate the thesis.
- Document the decision: Save the assumptions, sources and calculations so you can distinguish a changed fact from a changed price.
Using AI tools without outsourcing judgment
AI can help organize filings, extract repeated terms or generate a list of questions, but it cannot establish that a claim is true. Investor.gov warns that AI-generated information can be inaccurate, incomplete, misleading, outdated or fabricated. Verify every AI-assisted conclusion against the underlying filing, footnotes and multiple independent sources. Treat an AI summary as a research aid, never as evidence or a personalized investment recommendation.
