Start with a common macroeconomic scenario, map every transmission channel, measure the bank’s starting concentrations and liquidity, estimate losses and earnings pressure, then compare stressed capital and cash needs with regulatory minima and the bank’s own targets.
The framework below is designed for analysts, investors and technically minded readers reviewing a bank’s filings. It covers a US slowdown, persistent high rates, global recession, currency and sovereign stress, and the second-round effects that can turn an initially manageable loss into a liquidity problem. Stress tests are hypothetical assessments, not forecasts.

What “exposure” means in a bank-risk review
A bank can be exposed to an economy without having a large headline loan book in that country. Exposure includes the direct risk that borrowers default, the indirect effect of weaker demand on new lending, changes in the value of securities, higher deposit and wholesale-funding costs, trading losses, collateral calls and disruptions at counterparties.

- How much of the bank’s income depends on US households, businesses and real-estate borrowers remaining current?
- How would lower growth and higher unemployment change provisions, charge-offs and loan demand?
- How would the interest-rate path change net interest income, deposit pricing, bond values and the duration of assets and liabilities?
- Could a loss of confidence create deposit outflows or expensive replacement funding before accounting losses are fully recognized?
Global exposure adds foreign loans and securities, sovereign and corporate borrowers, currencies, commodities, cross-border funding and financial linkages. A bank may have geographically diversified revenue yet remain concentrated in one currency, sovereign, industry or funding market.

Use the word exposure precisely. A foreign subsidiary’s local-currency loans, a US-dollar bond issued by a foreign sovereign and a derivative with a foreign counterparty have different legal, accounting, collateral and liquidity behavior. Aggregate totals are a starting point, not a risk estimate.
Build a scenario that can be compared across banks
Use the Federal Reserve’s supervisory scenarios as a disciplined baseline. They specify paths for GDP, disposable income, inflation, unemployment, interest rates, asset prices and global-market variables. The 2026 severely adverse scenario describes a severe global recession triggered by an abrupt decline in risk appetite, with lower risky-asset prices, lower risk-free rates and high volatility.
The Federal Reserve’s official scenario language is important: “This is a hypothetical scenario designed to assess the strength and resilience of banks and does not represent a forecast of the Federal Reserve.” Treat every resulting loss or capital figure as conditional on the scenario, not as a prediction.

The FDIC’s 2026 stress-testing release uses 28 variables, including GDP, unemployment, stock prices and interest rates, and covers domestic and international activity. When a bank’s own disclosure uses a different scenario vintage, record the vintage and variables before comparing results.
Define the shock path
Write down the starting date, horizon, geography and direction of each variable. A useful scenario sheet includes:
- US real GDP and disposable-income growth.
- Unemployment and household income stress.
- Inflation and the level and path of short- and long-term interest rates.
- Residential and commercial real-estate prices, equity prices and other risky-asset values.
- Foreign GDP, exchange rates, commodity prices and sovereign-spread or market-liquidity assumptions.
- Funding-market conditions, including a widening of spreads or reduced market access.
Do not mix a severe unemployment path from one scenario with a mild rate path from another and call the result a comparable stress test. If you create a custom sensitivity, label it as custom and preserve the official scenario separately.
Use a scenario matrix rather than one headline recession
| Scenario | Primary shock | Bank channels to test |
|---|---|---|
| US growth slowdown | Lower GDP, income and employment | Loan demand, defaults, provisions, charge-offs, fee income and collateral values |
| Higher-for-longer rates | Policy and market rates remain elevated | Deposit costs, net interest income, bond marks, duration gaps, refinancing and credit quality |
| Rapid rate decline after a shock | Risk-free rates fall while risky assets reprice | Asset values, prepayments, reinvestment income, trading positions and margin calls |
| Global recession | Foreign output and trade contract | Cross-border borrowers, commodities, currencies, sovereigns and correspondent banks |
| Market-liquidity event | Risk appetite collapses and volatility rises | Trading losses, haircuts, collateral calls, wholesale funding and securities sales |
Trace how a US slowdown reaches the income statement
Borrower performance and credit losses
Lower GDP and higher unemployment usually weaken repayment capacity. Segment the loan book before applying a loss assumption: commercial and industrial loans, commercial real estate, residential mortgages, credit cards, auto loans, small-business lending and other consumer credit have different lags and collateral.
For each segment, identify the borrowers most sensitive to employment, discretionary spending, refinancing or property prices. Compare delinquency and nonperforming-asset trends with allowance coverage and recent provision expense. A low current loss rate does not prove low future risk if a large share of loans has not yet repriced or matured.
Commercial real estate deserves a separate view. Examine property type, geography, loan-to-value information where disclosed, debt-service coverage, maturity walls and the proportion of loans dependent on refinancing. Office, retail, multifamily and industrial properties can respond differently to the same recession.

Loan demand and fee income
A recession can reduce new borrowing, card spending, payments activity, investment-banking mandates and asset-management fees. Lower demand may eventually reduce interest income even when credit losses remain contained. Separate volume effects from pricing effects: a bank can report stable margins while average earning assets shrink.
Interest rates, deposits and net interest income
Rates affect both sides of the balance sheet. Asset yields may reset faster or slower than deposit costs. Customers can move non-interest-bearing balances into interest-bearing accounts or into higher-yielding alternatives, raising the bank’s funding expense. At the same time, fixed-rate securities and loans lose value when rates rise, while a rapid decline can reduce reinvestment yields and trigger prepayments.

Review the repricing schedule, deposit beta assumptions, proportion of non-interest-bearing deposits, maturity of wholesale funding and securities duration. A bank with a long-duration asset book and rate-sensitive deposits can experience margin pressure and unrealized losses at the same time.
Securities and collateral values
Separate securities held for trading from those held for investment and identify accounting treatment. Market-value changes can affect earnings, accumulated other comprehensive income or regulatory capital differently. The economic risk still matters if the bank must sell securities to meet withdrawals: an unrealized loss can become a realized capital loss.
Map global economic and market channels
Cross-border loans and securities
Build a country and region view of loans, guarantees, securities and unfunded commitments. A borrower’s legal domicile is not enough: a multinational may earn revenue in several currencies, and collateral may sit in another jurisdiction. Note maturities, governing law, collateral eligibility and transfer restrictions.
Sovereign and public-sector risk
Identify direct sovereign holdings, loans to government-related entities and private borrowers whose cash flow depends on public spending. Sovereign stress can widen spreads, lower bond prices, weaken the local currency and impair domestic banks simultaneously. Record whether exposures are in local or foreign currency and whether they are carried at fair value or amortized cost.
Currency and commodity effects
Exchange-rate moves change the translated value of foreign earnings and the debt-service burden of borrowers with currency mismatches. A weaker local currency can raise defaults even when local-currency revenue is stable. Commodity-price shocks can affect energy, mining, agriculture, shipping and manufacturing borrowers, as well as the collateral securing their loans.
Counterparty and correspondent contagion
List material derivatives, securities-financing transactions, correspondent balances, payment-system dependencies and guarantees. A foreign bank can transmit stress through a counterparty even when the reviewing bank has little direct lending in the affected country. Examine collateral, netting agreements, initial and variation margin, settlement timing and replacement-cost exposure.
Global funding and market liquidity
Foreign-currency funding can become scarce when markets turn defensive. A bank may face higher haircuts, shorter maturities or reduced access to commercial paper and secured financing. Assess the currency composition of liabilities, the location of liquid assets and the operational ability to move collateral across legal entities.

Check definitions before calculating trends
Confirm whether ratios are reported on a consolidated basis, which entities are included, whether exposure is gross or net of hedges, and whether figures are average or period-end balances. A change in accounting classification or securitization can look like a risk reduction when the economic exposure remains.
Estimate losses, earnings pressure and liquidity needs
Stress analysis is most useful when it separates mechanisms instead of applying one percentage to total assets. Follow this sequence:
- Map macro variables to portfolios. Link unemployment to consumer and small-business performance, GDP to commercial borrowers, property prices to real-estate collateral, rates to repricing and securities duration, and foreign variables to cross-border books.
- Estimate credit migration and losses. Project delinquencies, nonaccruals, defaults, recoveries and charge-offs by segment. Translate them into provision expense and allowance needs, documenting any lag between economic deterioration and recognized losses.
- Model market and securities effects. Revalue trading positions and rate-sensitive securities under the scenario. Identify which losses affect earnings, which affect other comprehensive income and which could become realized if liquidity demands force sales.
- Model revenue and expense pressure. Adjust net interest income for asset yields, deposit costs, balances and prepayments. Add changes in fees, trading revenue, servicing income, operating expenses and hedging results.
- Project funding cash flows. Apply deposit outflow assumptions, collateral haircuts, margin calls, debt maturities and reduced wholesale-market access. Distinguish assets that are liquid in theory from those that can be monetized quickly at an acceptable price.
- Translate the result into capital. Start with beginning capital, add or subtract stressed earnings and other capital changes, then compare the result with regulatory minima and the bank’s internal target. Show the depletion in percentage points and in currency terms.
- Run sensitivities. Vary unemployment, property prices, deposit outflows, recovery rates, rate paths and foreign-exchange moves. A resilience conclusion should not depend on one untested assumption.
Do not present the output as a forecast. Label the scenario, horizon, assumptions, accounting treatment and omissions. If a bank does not disclose enough detail for a precise estimate, report a range or a qualitative sensitivity rather than false precision.
Interpret capital and liquidity together
CET1 and total-capital ratios show loss-absorption capacity, but they do not answer whether the bank can fund itself through a fast-moving shock. Leverage measures can reveal balance-sheet expansion that risk-weighted ratios understate. Allowances and provisions show how much credit deterioration has already been recognized, while nonperforming assets show current asset-quality pressure.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problemsLiquidity analysis should ask whether the bank can survive the timing of cash outflows. Review immediately available cash, unencumbered high-quality securities, borrowing capacity, collateral eligibility, deposit stability and the maturity of wholesale liabilities. Uninsured or concentrated deposits deserve special attention because a small number of decisions can produce a large outflow.
Compare stressed liquidity needs with liquid resources after applying realistic haircuts. A bank may appear well capitalized after a market shock yet face a near-term liquidity squeeze; conversely, it may have ample liquidity while credit losses erode capital over a longer horizon. These are different failure paths and require separate mitigants.
Compare banks on a consistent scorecard
Peer analysis is meaningful only when definitions, scenario vintage and horizon match. Use a scorecard that combines the following dimensions:
| Comparison axis | Questions to answer |
|---|---|
| Stress capital depletion | How much capital is consumed, and how far does the stressed result sit above the applicable minimum and internal target? |
| Credit quality and provisioning | Which portfolios drive losses, how quickly are provisions rising, and how much allowance coverage exists? |
| Liquidity and funding concentration | How concentrated are deposits, how much is uninsured, and how dependent is the bank on volatile wholesale funding? |
| Interest-rate and duration sensitivity | How do margin, securities values and capital respond to higher, lower or more volatile rates? |
| Geographic, sector and sovereign concentration | Are exposures diversified by economic driver, or merely spread across countries that share the same shock? |
| Trading and counterparty exposure | Could valuation changes, collateral calls or a major counterparty create a rapid loss or cash need? |
| Earnings recovery | After the shock, how quickly could net interest income, fees and provisions return to normal under the stated assumptions? |
Rankings should be multidimensional. A bank with the smallest modeled capital decline may still be vulnerable if its deposits are concentrated or its liquid assets are encumbered. Conversely, a bank with higher credit losses may remain resilient if it starts with stronger liquidity, diversified funding and ample capital.

Account for second-round effects
First-round estimates often understate a crisis because institutions react to one another. Include feedback loops such as:
- Falling asset prices reduce collateral values, increase margin requirements and force deleveraging.
- Deposit withdrawals require securities sales, turning unrealized losses into realized losses and increasing further withdrawals.
- Tighter wholesale funding raises costs for multiple banks at once and can shorten available maturities.
- Correspondent-bank or clearing stress interrupts payments and foreign-currency settlement.
- Sovereign stress weakens domestic banks, which then reduce credit to local businesses and households.
- Commodity or exchange-rate shocks impair borrowers across several banks simultaneously, making historical diversification correlations unreliable.
Model these effects as overlays or linked scenarios and state the sequence. Do not add them silently to a base case, because readers need to know which losses arise directly from the macro path and which arise from behavioral or market feedback.
A practical review workflow
- Set the scope. Define the bank, reporting date, legal entities, currencies, scenario vintage and stress horizon.
- Build the exposure map. Create portfolio, geography, sector, sovereign, currency, maturity and counterparty dimensions before calculating losses.
- Reconcile disclosures. Tie major balances to regulatory filings and investigate changes caused by acquisitions, sales, securitizations or accounting reclassification.
- Choose transmission assumptions. Document how each macro variable affects default, recovery, repricing, deposit behavior, collateral and market value.
- Run base and adverse cases. Keep the official supervisory scenario separate from any custom severe case.
- Test capital and liquidity. Calculate both depletion and timing: when losses appear, when cash leaves and when funding must be replaced.
- Review management actions. Consider whether raising capital, retaining earnings, reducing lending, hedging or selling assets is operationally and legally feasible under stress.
- Compare peers. Apply identical definitions and assumptions, then explain differences rather than relying on a single rank.
- Record uncertainty. Identify undisclosed exposures, model limitations, collateral assumptions and data that require confirmation at the next filing.
Common analytical mistakes and how to avoid them
Relying on one capital ratio
Capital is a buffer, not a complete risk profile. Pair it with leverage, asset quality, liquidity, duration and concentration data.
Treating geographic diversification as automatic protection
Several countries can share the same commodity, currency, sovereign or funding shock. Diversification should be measured by economic drivers, not country count.
Ignoring deposit behavior
Stable historical deposits can become rate-sensitive or concentrated during a confidence event. Examine uninsured balances, large-account concentrations, pricing incentives and available contingent funding.
Mixing accounting and economic views
Amortized-cost treatment can delay recognition of market losses, while fair-value treatment can make them visible immediately. Explain both the reported accounting effect and the potential economic effect if assets must be sold.
Using stale scenarios or definitions
Rates, inflation, portfolio mix and supervisory variables change. Date every input and rerun the analysis when a new scenario, filing or material transaction appears.
Calling a stress result a prediction
A scenario is a conditional test of resilience. It does not assign a probability to a recession or claim that the modeled loss will occur.
How to keep the assessment current
Refresh the review after each quarterly filing, major acquisition or divestiture, material change in deposit composition, sharp move in rates or exchange rates, and release of a new supervisory scenario. Track a compact dashboard of credit migration, provisions, nonperforming assets, allowance coverage, deposit mix, liquidity resources, securities duration, unrealized losses, wholesale maturities and major geographic or sector concentrations.
Best Value
When a number changes, distinguish balance growth from risk growth. A larger loan book may reflect low-risk assets, while a smaller book may contain a higher share of vulnerable borrowers. Keep a change log that records the source date, definition, unit, currency and reason for the movement.
Frequently asked questions
Can a bank with strong capital still fail a global shock?
Yes. Rapid deposit outflows, collateral calls or loss of wholesale-market access can create a liquidity crisis before credit losses fully reduce capital. Capital and liquidity must be tested on separate timelines and then linked through forced-asset-sale assumptions.
What should I do when a bank does not disclose a needed exposure?
Mark the item as unknown, use a conservative qualitative sensitivity, and avoid presenting an invented point estimate. Compare the bank’s disclosure quality and concentration limits with peers, then revisit the estimate when a filing or call report provides detail.
How can I compare a globally active bank with a domestic bank?
Use common scenario variables and ratios, but add a separate global-risk layer for the international bank. Compare exposure by currency, sovereign, counterparty and funding market rather than forcing foreign positions into a domestic loan category.
Which result matters most to a long-term investor?
Look for the combination of stressed capital depletion, liquidity survival, concentration risk and earnings recovery. The most informative result is a transparent range showing which assumptions drive the outcome, not a single best-case or worst-case number.
