How to determine whether a payment is compensation or consideration for Australian GST

In Australian GST, a payment is consideration only when it has a sufficient connection (or “nexus”) with an identified supply. Money paid to restore loss, damage or injury, with no goods, service, right, release or forbearance supplied in return, is generally compensation and not consideration. A payment can still be consideration even when the contract calls it “damages” or “compensation” if the substance of the arrangement shows that it pays for a supply.

Work through the supply, the payer’s obligation, the economic connection, the whole agreement and any special adjustment rules. This approach covers settlements, rebates, third-party incentives and late-payment amounts without relying on labels.

The GST question you must answer first

Australian GST is imposed on a taxable supply made for consideration. Consideration is broader than a cash price: it can be money, property, an act, a promise or a forbearance (an agreement not to do something). The item provided as consideration must have economic value and an independent identity, and it must be provided for the supply in question. The payment does not become consideration merely because it appears in the same contract or follows the same transaction.

Before analysing the payment, identify the alleged supply precisely. It might be a product, a service, a licence or other right, access to premises, a release from an obligation, a promise to refrain from suing, customer-provision services, or an obligation to buy a specified volume in the future. If no supply can be identified, there is no taxable supply for that payment.

Even where there is a supply, you still need to establish that the recipient provided the payment for it. A payment that merely responds to a loss, injury, breach or damage normally lacks that connection. The same amount can have a different GST result in a different factual arrangement.

A five-step method for classifying the payment

  1. Name the supply. Write down exactly what the payee supplied or promised to supply: goods, services, a right, a release, a restraint, a future-purchase commitment or something else. Avoid descriptions such as “settlement” or “compensation” at this stage.
  2. Identify the payer’s obligation. Ask what the payer receives, or what the payee is required to do, refrain from doing or provide. Read the operative clauses, not just the payment clause.
  3. Test the nexus and economic substance. Is the amount economically paid for that identified supply, or does it simply restore the payee’s loss? Consider whether the payment would have been made if the supply had not occurred and whether the amount is calculated by reference to the supply or to the loss.
  4. Read the whole arrangement. Examine the original contract, amendments, correspondence, timing, parties, invoices, settlement deed and commercial purpose. A payment’s character cannot be determined from one label or an isolated sentence.
  5. Check special regimes. Consider settlement apportionment, Division 19 adjustment events, Division 134 rules for certain third-party payments, and whether a late charge is consideration for a financial supply. Also check whether the payment recipient supplied something separately to a third party.

Document the answer to each step. A contemporaneous explanation is particularly important where a settlement amount is not allocated between several matters.

Compensation and consideration compared

Question More consistent with consideration More consistent with compensation
What does the payment buy? An identified good, service, right, release, forbearance or future-purchase obligation. Restoration of loss, damage, injury or a contractual default, with no supply in return.
How is the amount calculated? By reference to the price, quantity, service or agreed value of the supply. By reference to the cost of repair, lost value, harm or another measure of loss.
Would payment occur without the supply? Usually no; the supply is the reason for the payment. Usually yes if the loss or breach occurred, even though no supply was made.
Does the payee undertake an obligation? Yes. The payee performs, grants, releases or refrains from an identified thing. No supply obligation, or only steps needed to settle a claim for loss.
Is there a prior supply? The amount may adjust consideration for that earlier supply. A damages claim may stand alone without an earlier or current supply.

This table is a starting point, not a mechanical test. A payment can contain both elements, requiring the amount to be allocated between supplies and non-supply matters.

Why labels such as “damages” do not decide GST

ATO GSTR 2000/19 states that the description given to a charge, such as “damages” or “liquidated damages”, is relevant but not conclusive. The legal rights created by the agreement and the surrounding commercial facts determine the true character.

For example, a charge called liquidated damages may actually be a fee for a customer’s right to cancel, a payment for an agreed release, or an amount that adjusts the price of an earlier supply. Conversely, a sum described as a service fee may simply compensate a party for property damage. Compare the contractual obligation, the reason the amount arose and the practical outcome for each party.

Settlements, damages claims and court orders

Pure damages claims

If the dispute is a pure claim for damages and there was no earlier or current supply connected with the payment, the damages amount is generally not consideration for a supply. This remains the case where the settlement deed includes an identifiable promise to discontinue proceedings, provided that promise is part of resolving the damages claim rather than a separately priced supply.

Settlements covering several matters

A settlement can resolve unpaid invoices, defective performance, property damage, confidentiality obligations and future rights at the same time. Do not treat the entire amount as taxable or non-taxable simply because the deed calls it a single “settlement”. Identify each component and ask whether it relates to a taxable, GST-free, input-taxed or non-supply matter.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use the evidence available: pleadings, invoices, expert reports, negotiation correspondence, the amount originally claimed and the wording of the deed. Apportion only where the facts support a reasonable allocation. An undissected amount requires careful factual analysis; inventing a percentage after the event is not a substitute for evidence.

Payments under a court order

A court order does not itself create consideration. Determine what the underlying dispute was about and what the order requires. An order for damages for destroyed property is different from an order requiring payment for services already supplied, an agreed release or a transfer of rights. The GST result follows the underlying transaction, not the fact that a judge recorded the amount.

Changing an agreed price through settlement

If a settlement reduces or increases consideration for a supply that already occurred, it may be an adjustment event under Division 19. The parties may need to issue an adjustment note and correct the relevant GST amounts. That analysis is separate from a damages payment that has no connection with the earlier supply.

Rebates, allowances and incentive payments

When a rebate is an adjustment event

A rebate or allowance is an adjustment event when its purpose is to reduce previously agreed consideration for a supply. The original supplier and recipient should follow the applicable adjustment-note and reporting requirements for the changed GST amount. Confirm that the payment actually changes the price; a payment made for a separate service is not a price reduction merely because it is called a rebate.

When the payment buys a separate service

If a retailer, distributor or other recipient is paid for displaying products, supplying customer information, marketing, handling returns or performing another service, that payment is consideration for the separate service. The recipient should analyse that supply independently of any discount on goods purchased.

Conditional loyalty or future-purchase payments

A prepaid amount that is conditional on making a specified level of future purchases can be consideration for the recipient’s obligation to buy that volume. The fact that the money is paid before the purchases does not remove the nexus. Examine the conditions, whether the amount is refundable, and what happens if the target is not met.

Third-party payments and Division 134

A payment does not have to come from the customer who receives the goods or services. A manufacturer might pay an end user directly while a retailer makes the sale. In the ordinary case, that payment does not change the consideration received by the retailer or manufacturer for the original sale.

For qualifying payments made on or after 1 July 2010, Division 134 may provide a decreasing or increasing adjustment when its statutory conditions are met. Check the required relationships, the original supply and the way the third-party amount affects consideration before applying an adjustment. Do not assume that every manufacturer-funded amount qualifies.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Also ask whether the person receiving the third-party money supplied something separately to the payer. An end user who provides advertising, data, testing, promotional activity or another service may have made a separate supply to the manufacturer. That separate nexus must be analysed even if the original retail price is unchanged.

Late-payment amounts and financial supplies

A late-payment amount can be consideration for an interest in a credit arrangement. In that case it relates to a financial supply rather than being an adjustment event for the underlying sale. The character does not depend on the form: a percentage, accruing interest amount or fixed late fee can all require the same substance analysis.

Read the credit terms and determine whether the charge compensates the supplier for providing credit or instead changes the price of the original goods or services. A label such as “administration fee” or “liquidated damages” does not resolve that question. Apply the financial-supply treatment only after establishing the nature of the arrangement and any applicable input-taxed consequences.

Worked examples

Broken equipment settlement

A customer’s machinery is damaged by a supplier’s negligence. The supplier pays the documented repair cost under a settlement, and the customer supplies no repair, advertising or release beyond ending the damages claim. The amount is compensation for loss, not consideration for a supply.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Cancellation amount under a service contract

A customer may cancel a reserved service by paying a fixed amount. The supplier keeps the booking capacity available and the payment is the agreed price for the customer’s right to cancel or forbearance from enforcing the booking. The cancellation amount is more likely consideration for that identified right or forbearance than pure damages.

Retail rebate for sales data

A manufacturer pays a retailer a quarterly amount described as a rebate. The retailer must provide customer-level sales reports and in-store promotional placement. Those obligations indicate a separate service supply. Any genuine reduction of the wholesale price must be separated from the service fee.

Manufacturer payment to an end user

A manufacturer pays a consumer after a product recall while the retailer refunds the purchase price. The manufacturer’s payment may be compensation for the consumer’s loss. Check whether the consumer supplied testing, promotion or another service, and whether Division 134 applies to the payment’s effect on the original supply.

Settlement of unpaid invoices and property damage

A settlement deed pays one lump sum for overdue invoices and damage to premises. The unpaid invoices relate to earlier taxable supplies; the property-damage component may be compensation. Allocate the amount using the claims and negotiation evidence, then apply any Division 19 adjustment to the invoice component rather than treating the whole settlement identically.

Common errors and how to correct them

Relying on the payment label

Error: Treating every amount called “damages” as outside GST. Correction: Test the actual obligation and whether the amount pays for a release, cancellation right, service or price adjustment.

Assuming every settlement is one GST category

Error: Applying one treatment to an undissected settlement. Correction: Identify the disputes resolved and apportion only where the evidence supports the components.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring an earlier supply

Error: Calling a rebate or credit compensation when it reduces the price of an earlier supply. Correction: Check Division 19 and adjustment-note requirements.

Missing a separate third-party service

Error: Assuming a manufacturer-funded payment is automatically outside GST. Correction: Ask whether the recipient supplied data, promotion, testing or another service to the manufacturer, and then test Division 134 where relevant.

Classifying a late fee by its format

Error: Treating a fixed fee as damages or a percentage as interest without reading the credit terms. Correction: Determine whether the amount is consideration for an interest in a credit arrangement or a change to the original price.

A practical decision checklist

  1. Have you identified a specific supply, including any right, release or forbearance?
  2. What exactly must each party do, refrain from doing or provide?
  3. Does the payment have economic value and an independent identity?
  4. Is the amount calculated by reference to the supply or to loss, damage, injury or breach?
  5. Would the payment arise without the alleged supply?
  6. Was there an earlier supply whose consideration is now changing?
  7. Does a third party fund the payment, and did the recipient supply anything to that payer?
  8. Could Division 19, Division 134, settlement apportionment or financial-supply rules apply?
  9. Do the contract, settlement documents and calculations support the conclusion?

If the answers point to no identified supply and a payment that merely restores loss, the amount is generally compensation rather than consideration. If the answers show an economically connected supply, treat the payment under the GST rules for that supply and apply any relevant adjustment provisions.

When professional advice is warranted

Obtain advice before reporting a large or complex amount where a settlement covers several claims, the deed is silent on allocation, related entities are involved, a third party funds the payment, or the classification affects multiple BAS periods. Preserve the factual evidence and obtain advice on the actual documents; a generic description of the payment is not enough to decide its GST treatment.
