First set the right mix of stocks, bonds and other assets for your goals, time horizon and ability to tolerate losses. Then place relatively tax-inefficient holdings—taxable bonds, REITs, high-turnover funds and investments that produce ordinary income—in a traditional 401(k) or traditional IRA when the plan’s costs and investment menu are reasonable. Keep broad, low-turnover stock index funds and ETFs in a taxable brokerage account when their tax efficiency, liquidity and portability are valuable. Use Roth space for assets with high expected growth when you can satisfy Roth distribution rules.
That is a tax-efficiency overlay, not a substitute for diversification or a reason to accept an expensive 401(k). A low-cost workplace index fund can be better than an theoretically ideal location in a high-fee or restrictive plan. Your future tax bracket, state taxes, employer match, withdrawal needs and required minimum distributions can change the answer.

What asset location means
Asset location is the decision about which account should hold each investment. The same fund can produce a different after-tax result depending on whether it sits in a traditional 401(k), traditional IRA, Roth account or taxable brokerage account.
Traditional accounts generally defer tax on interest, ordinary dividends and realized gains while the money remains invested. Taxable accounts expose those items as they occur, but they offer liquidity, broad choice and techniques such as tax-loss harvesting. Roth accounts use after-tax contributions and can provide tax-free qualified withdrawals, making valuable long-term growth especially attractive there.

Vanguard has estimated that thoughtful asset location can add up to 0.3% annually in after-tax returns for certain well-diversified investors. That is an estimate for particular households and assumptions, not a guaranteed return or a reason to rearrange a portfolio without checking fees, rules and tax rates.
How the four account types work
| Account | Tax treatment | Strengths | Constraints to check |
|---|---|---|---|
| Traditional 401(k) | Contributions may receive a current tax deduction or exclusion; investment income is generally tax-deferred until distribution. | Employer match, automatic payroll saving and potentially high contribution capacity. | Employer-selected funds, expense ratios, administrative fees, rollover rules, withdrawal restrictions and required minimum distributions under current law. |
| Traditional IRA | Investment income compounds tax-deferred; deductible contributions and eligibility depend on income and workplace-plan coverage. | Usually a broader investment menu than a workplace plan and useful shelter for ordinary-income-producing assets. | Annual contribution limits, deduction phaseouts, income limits for some strategies, early-withdrawal rules and required minimum distributions. |
| Roth IRA or Roth 401(k) | Contributions are made with after-tax money. Qualified withdrawals are generally tax-free. | Tax-free qualified growth and withdrawals; Roth IRA assets generally have no owner required minimum distributions during the owner’s lifetime. | Contribution and income limits, five-year rules, age requirements, ordering rules and penalties or tax for nonqualified withdrawals. Roth 401(k) plan provisions and distribution rules differ from Roth IRA rules. |
| Taxable brokerage | Interest, dividends and realized capital gains are generally taxable in the year recognized. | Broad investment choice, no contribution ceiling, easy access before retirement and potential tax-loss harvesting. | Annual tax reporting, dividend and gain distributions, wash-sale coordination and exposure to changing federal and state tax rates. |
Traditional 401(k): use the match, then inspect the menu
Contribute enough to receive the full employer match unless a specific emergency or debt decision makes that impossible. A match is part of your compensation and normally outweighs small asset-location differences.
After the match, compare the plan’s institutional index funds, target-date funds, bond funds and total annual costs with alternatives available in an IRA or brokerage account. Fidelity’s guidance emphasizes that the menu and fees matter: a low-cost 401(k) fund can be the best home for an asset even when another account would be theoretically more tax-efficient. Check both fund expense ratios and plan-level administration or recordkeeping charges.
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Fix the driver behind crashes, sound loss and screen glitches3Clear out junk files and repair common Windows errorsTraditional IRA: a flexible tax-deferred container
A traditional IRA can shelter interest, ordinary dividends and realized gains, and it often offers a wider range of funds and ETFs than an employer plan. Whether a contribution is deductible depends on income and whether you or a spouse is covered by a workplace plan. Contribution eligibility and deduction limits change, so verify the current year’s rules before acting.
When a 401(k) is expensive or lacks suitable funds, an IRA can hold the same broad exposure at lower cost. A rollover from a former employer plan may also consolidate accounts, but check investment expenses, creditor protection, backdoor-Roth tax consequences and distribution rules before moving money.

Roth IRA and Roth 401(k): valuable tax-free capacity
Roth accounts are most useful for assets whose future tax-free growth is worth more than the value of a current deduction. Vanguard notes that qualified Roth IRA withdrawals are generally tax-free after age 59½ and after a five-year holding period. Exceptions, ordering rules and penalties can apply to other withdrawals. Roth 401(k) distributions follow plan and tax rules that are not identical to Roth IRA rules.
Because Roth space is limited, many investors favor assets with high expected long-term growth, such as diversified stock funds, provided the investor can tolerate their volatility and the account will remain invested long enough. The tax benefit is not a license to put a speculative or undiversified holding in a Roth.

Taxable brokerage: liquidity and control
A taxable account has no annual contribution ceiling and can fund goals before retirement, bridge an early-retirement period or cover emergencies after cash reserves are established. It also allows tax-loss harvesting: selling an investment at a loss to offset realized gains and, subject to tax rules, potentially reduce other taxable income.
Taxable ownership is usually friendliest to broad, low-turnover stock index funds and ETFs. Qualified dividends and long-term capital gains may receive lower rates than ordinary income, and an investor can choose when to realize gains. Tax efficiency is not absolute: a fund can distribute gains, foreign taxes may be creditable, and state treatment differs.
Set allocation before location
Do not start by asking where to put bonds. Start by deciding how much stock, fixed income and cash your goals require. Consider the date of each goal, the size of a potential loss you could withstand, expected withdrawals, emergency reserves and other income sources. Asset location can reduce taxes on a chosen allocation; it cannot make an unsuitable allocation safe.

- Write a target percentage for each major asset class.
- Separate retirement money from near-term spending and emergency cash.
- Decide whether your risk capacity—not only your risk preference—supports the target during a severe market decline.
- Use diversified funds unless a deliberate, documented reason supports a concentrated position.
A step-by-step asset-location process
- List every account and holding. Record the account type, balance, fund name, expense ratio, turnover, distribution yield, unrealized gains and any plan restrictions. Include old workplace accounts and a spouse’s accounts when tax returns are joint.
- Capture the full employer match. Use the plan at least to the match level when possible. Confirm the vesting schedule and whether matching contributions are traditional or Roth.
- Compare fees and available exposure. Look for total-market stock funds, high-quality bond funds, inflation-protected securities and international exposure. A cheaper, well-designed fund can outweigh a location preference.
- Classify each investment by tax behavior. Interest, nonqualified dividends, short-term gains and frequent capital-gain distributions are relatively tax-inefficient. Broad stock index funds with low turnover are relatively tax-efficient.
- Fill traditional space with ordinary-income-heavy assets. Put taxable bonds, REITs, high-turnover active funds and similar holdings in a traditional 401(k) or IRA when practical and when the available fund is reasonably priced.
- Use taxable space for efficient equity exposure. Broad, low-turnover stock index funds and ETFs are common taxable candidates because they can defer gains and provide liquidity. Choose a tax-efficient share class and reinvest distributions deliberately.
- Reserve Roth capacity for high-value growth. Place diversified assets with high expected growth in Roth accounts when tax-free qualified withdrawals are a priority and the holding period and five-year requirements are understood.
- Coordinate tax-loss harvesting. Harvesting is confined to taxable accounts. Before selling at a loss, check purchases of the same or substantially identical security in every account, including automatic 401(k) or IRA contributions, to avoid a wash-sale adjustment. Use a replacement fund that maintains your intended exposure without being substantially identical.
- Rebalance with location in mind. Direct new contributions, dividends and employer contributions toward underweight assets before selling appreciated taxable positions. When a sale is necessary, compare the tax bill with the benefit of restoring the target allocation.
- Review after major changes. Revisit the map after changing jobs, rolling over a plan, receiving a large raise, changing state residency, making a Roth conversion, taking a major withdrawal or approaching required minimum distributions.
Which investments usually belong in each account?
Taxable bonds and bond funds
Interest from Treasury, corporate and most taxable bond funds is generally ordinary income. Holding those assets in a traditional 401(k) or IRA can prevent yearly interest from increasing your taxable income. Compare the plan’s bond-fund costs and credit quality with an IRA alternative before moving money.
Municipal bonds require a separate analysis. Their interest may be exempt from federal income tax and, in some cases, state tax for residents of the issuing state. The exemption can make a municipal fund more competitive in taxable space, especially for a high-bracket investor. In a tax-deferred account, the exemption is often wasted because withdrawals are generally taxed as ordinary income. Credit risk, alternative minimum tax exposure, state rules and after-tax yield still matter.
REITs
Real-estate investment trusts commonly distribute income that does not receive the same treatment as qualified stock dividends. Their distributions and turnover can make them better candidates for traditional tax-deferred space. Do not let the tax preference override your desired real-estate allocation or a fund’s fees.
High-turnover active funds
A fund that frequently realizes short-term gains can create taxable distributions even when you do not sell your shares. If a comparable low-cost option exists, place the high-turnover fund in a traditional account and keep efficient equity exposure in taxable. Check the fund’s actual turnover and distribution history rather than assuming all active funds behave alike.
Broad stock index funds and ETFs
Broad, low-turnover stock funds are often relatively tax-efficient in a brokerage account. Their structure can limit capital-gain distributions, and you control when to realize gains. Holding them in taxable also preserves retirement-account space for assets that would otherwise generate ordinary income.

Cash and certificates of deposit
Bank interest is ordinary income, so cash reserves and CDs are often sensible in tax-deferred space when the money is genuinely for retirement. Do not put an emergency fund in an account with withdrawal penalties or market risk merely to improve tax placement. Near-term spending needs take priority.
Should bonds go in a 401(k) or brokerage account?
Usually, taxable bonds fit a traditional 401(k) or IRA better than a brokerage account because their interest is ordinary income. That rule has exceptions:
- A very expensive or limited 401(k) may make a low-cost taxable bond fund preferable.
- Municipal bonds may deliver a better after-tax yield in taxable space for an investor who benefits from their exemption.
- A taxable account may be needed for a bond ladder earmarked for a pre-retirement goal or for liquidity before retirement-account access.
- Taxable Treasury interest can receive special state treatment, so compare federal and state results.
Compare after-tax yield, duration, credit risk, fund expenses and the account’s withdrawal rules. “Bonds in a retirement account” is a starting point, not a universal command.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. Is a Roth IRA better for your highest-growth investments?
Often, but only within a diversified plan. If a high-growth asset appreciates substantially, qualified Roth withdrawals can avoid future income tax, while a traditional account eventually taxes distributions and a taxable account may tax dividends and realized gains along the way. This is why investors frequently prioritize Roth space for diversified stock exposure with a long horizon.
Three checks prevent overconfidence:
- Qualification: Roth IRA earnings are generally tax-free only for qualified distributions, which usually require age 59½ and a five-year holding period; exceptions exist.
- Access: Contributions, conversions and earnings can have different ordering and penalty treatment. Do not assume every withdrawal is tax-free.
- Opportunity cost: A Roth account is scarce. Compare the value of placing growth there with using traditional deductions today, your expected future tax bracket and the benefit of keeping taxable assets available for earlier spending.
Comparison factors that can change the answer
| Factor | Why it matters | Questions to ask |
|---|---|---|
| Current deduction versus future tax-free treatment | Traditional contributions can reduce current taxable income; Roth contributions trade that deduction for potential tax-free qualified withdrawals. | What is your marginal rate now, and what rate might apply when you withdraw? |
| Income type | Ordinary income is usually less tax-efficient than qualified dividends and long-term gains. | Does the holding distribute interest, nonqualified dividends or short-term gains? |
| Employer match | Matching dollars can outweigh location differences. | What contribution earns the full match, and when do contributions vest? |
| Fees and fund menu | Costs reduce returns every year and may erase a tax advantage. | What are the expense ratio, plan fees, spreads and tracking difference? |
| Contribution and income limits | Limits and phaseouts differ by account and change over time. | Are you eligible to contribute or deduct this year? |
| Liquidity and early withdrawals | Taxable accounts are accessible; retirement accounts can impose tax or penalties before permitted ages or exceptions. | Will you need this money before retirement? |
| Required minimum distributions | Traditional accounts may force taxable withdrawals later under current law. | How will future distributions affect your bracket, Medicare premiums or state tax? |
| State taxation | States differ on retirement income, municipal interest and deductions. | Where will you live when contributing and withdrawing? |
| Portability | A brokerage account travels with you; a 401(k) may require a rollover after a job change. | What happens when employment ends? |
| Future tax bracket | Location is more valuable when it changes the rate applied to income or gains. | Are you likely to earn more, retire in a lower-tax state or make Roth conversions? |
Practical account maps
Investor with a low-cost 401(k)
Contribute through the match, then use the plan’s lowest-cost broad bond fund for taxable fixed income. Hold broad stock index funds in taxable and Roth accounts according to your desired growth exposure. Use a traditional IRA only if it offers a clear fee or investment advantage.
Best Value
Investor with an expensive 401(k)
Still capture the match. If the plan’s non-match funds carry high fees, use a low-cost IRA for bonds or other ordinary-income assets and a taxable account for efficient stock funds. Keep enough plan contributions to preserve the match and compare the total annual dollar cost before changing payroll percentages.
Early retiree needing bridge money
Keep the amount needed before penalty-free retirement-account access in taxable investments and cash reserves. Do not force every efficient asset into a Roth or 401(k) if doing so leaves no liquid bridge. Coordinate taxable gains with low-income years and any planned Roth conversions.
High-income household in a high-tax state
Tax-deferred space may be especially valuable for ordinary-income-producing assets, while municipal bonds may deserve consideration in taxable space. State rules, the alternative minimum tax and the tax treatment of retirement withdrawals require a personalized calculation.

Common mistakes and fixes
- Optimizing location before allocation: Write the target portfolio first; otherwise tax choices can hide an unsuitable risk level.
- Ignoring plan fees: Read the 401(k) fee disclosure and fund expense ratios. A tax-efficient location is not worthwhile if the available fund is materially more expensive.
- Putting every bond in taxable: Check whether the interest is ordinary income, municipal-exempt or needed for near-term liquidity.
- Putting speculative bets in a Roth: Tax-free upside does not remove the risk of permanent loss. Keep diversification and position limits.
- Creating a wash sale accidentally: Review automatic purchases and reinvested dividends in all accounts before harvesting a loss.
- Forgetting future distributions: Traditional-account withdrawals can raise taxable income later. Model required distributions, conversions and charitable giving together.
- Assuming rules are permanent: Contribution limits, income phaseouts, withdrawal exceptions and required-distribution ages can change. Check current IRS guidance and your plan document each tax year.
- Moving appreciated stock without a tax plan: Selling in taxable can create a large capital-gain bill. Use new contributions, rebalancing inside retirement accounts and gradual sales where appropriate.
When professional advice is justified
Asset location becomes more consequential when you have concentrated employer stock, large unrealized gains, multiple states, charitable-giving plans, an estate or trust objective, foreign-tax credits, significant Roth conversions or a retirement date close enough that withdrawals will overlap. A qualified tax professional can model federal and state rates, Medicare-related income effects and account-specific rules. Provider materials from Fidelity, Vanguard and Schwab are educational; they do not replace advice tailored to your return, plan documents and beneficiaries.
