What an S&P 500 index fund actually buys
You cannot buy the S&P 500 index itself. An index fund is a mutual fund or ETF that pools investors’ money and seeks to track the index by holding the index’s securities or a representative sample of them. The S&P 500 is a market-capitalization-weighted index of large U.S. companies, but a fund with “S&P 500” in its name is not automatically the standard index.

Before comparing fees, open the fund’s prospectus and confirm that its primary benchmark is the standard S&P 500 Index. Exclude funds tracking an equal-weight, environmental, social and governance (ESG), covered-call, leveraged or inverse version unless that exposure is specifically what you want. Similar names can conceal very different holdings, turnover, risks and returns.

Why the benchmark check comes first
A fund can appear to beat or lag a conventional S&P 500 fund simply because it follows a different index methodology. Compare like with like: the same benchmark, distribution policy and share class. The Securities and Exchange Commission’s Investor.gov explanation of index funds notes that an index fund’s objective is to track, not outperform, its chosen index.
The five tests that determine a good choice
1. All-in cost, not just the headline expense ratio
The expense ratio is the fund’s ongoing annual operating expense expressed as a percentage of assets. It is deducted inside the fund, so you do not receive a separate bill. A 0.05% ratio means roughly $0.50 per year for each $1,000 invested, before the effects of compounding and any changes in the balance.
That percentage is only one part of your cost. Add the brokerage commission, mutual-fund transaction fee, account-service fee, ETF bid-ask spread and any advisory or plan administration charge. A temporary fee waiver or reimbursement can lower the published net expense ratio for a stated period; check whether it expires and what the ratio will be afterward.
Recommended Free Tools
Investor.gov recommends asking what you will pay to buy, hold and sell a fund. Read the prospectus fee table and your brokerage or retirement-plan fee schedule rather than assuming that a fund labeled “commission-free” has no other trading cost.
2. Realized tracking difference
Tracking difference is the fund’s total return minus the index’s return over the same period. A smaller gap is generally preferable when two funds follow the same index. Compare one-, three-, five- and ten-year figures when the fund has that history, and use the fund’s shareholder reports or standardized performance table for the measurement dates.

A low expense ratio does not guarantee a small gap. Sampling instead of holding every security, cash held for transactions, portfolio-trading costs, securities lending, tax effects and other implementation details can all move results away from the benchmark. Vanguard’s S&P 500 ETF prospectus (April 29, 2025) says a fund may use full replication or a representative sample and warns that sampling may be more likely to experience tracking error.
“Tracking error isn’t a cost that a fund company charges you, but it can detract from your return.” — Fidelity Investments
Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Tracking error is a statistical measure of how variable the fund’s difference from the index has been; tracking difference is the realized return gap. Review both where the reports provide them. A fund that repeatedly lags by more than its stated operating expenses deserves an explanation before you buy it.
3. Trading and transaction mechanics
ETFs trade on an exchange throughout the day. You place a market or limit order, and your execution price can be above or below the fund’s net asset value (NAV). The bid-ask spread—the difference between the best available buying and selling prices—is an implicit cost. Highly traded index ETFs usually have tight spreads, but assess the spread and trading volume in the actual account you will use.
Mutual funds transact once per business day at the next calculated NAV. You do not control an intraday price, but automatic investments, payroll contributions and dividend reinvestment can be straightforward. Some brokerages charge a transaction fee for a mutual fund from another fund family or limit automatic-investment features, so check the account’s current policy.

4. Tax behavior
In a taxable brokerage account, dividends and capital-gains distributions can create a tax bill even when you do not sell shares. Look at the fund’s historical capital-gains distributions and portfolio turnover. A low-turnover, tax-efficient fund is usually easier to hold than one that regularly distributes gains, but past distributions do not guarantee future results.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsIn an IRA or 401(k), the account wrapper generally defers or changes taxation, so the fund’s distribution history is less important than its fees, tracking and availability. Tax rules, eligibility thresholds and contribution limits can change; verify the current Internal Revenue Service guidance for the tax year in which you contribute.
5. Availability and operational fit
The lowest-cost fund is unusable if your 401(k) does not offer it, your brokerage restricts purchases, or its minimum investment is incompatible with your contribution pattern. Confirm the exact ticker or mutual-fund share class, minimum initial investment, automatic-investment rules, dividend-reinvestment settings and any short-term-trading restrictions.
How ETFs and mutual funds differ for an S&P 500 strategy
| Feature | ETF | Mutual fund |
|---|---|---|
| Pricing | Trades intraday at a market price that can differ from NAV | Purchases and redemptions execute at the next available NAV |
| Primary trading cost | Bid-ask spread plus any brokerage charge | Possible transaction fee, account fee or purchase minimum |
| Automation | Depends on brokerage; fractional shares and recurring orders vary | Often convenient for automatic payroll or scheduled contributions, subject to brokerage rules |
| Taxable-account consideration | Review distributions and spread; creation-redemption mechanics may help tax efficiency but do not eliminate taxes | Review turnover and historical capital-gains distributions |
| Best operational fit | Investors who value intraday control and can trade efficiently | Investors who prioritize NAV-based transactions and recurring investments |
Neither wrapper is inherently superior. A mutual fund can be the better choice in a 401(k) or for small, automatic deposits, while an ETF can be convenient in a taxable account when its spread is narrow and recurring purchases are supported. Compare the actual costs and features of the account you will use.

| Vanguard S&P 500 ETF (VOO) | ETF with a passive objective intended to track the S&P 500. The April 29, 2025 summary prospectus discusses full replication or representative sampling and the possibility of tracking error. | Current expense ratio, spread, tracking difference and brokerage availability |
| iShares Core S&P 500 ETF (IVV) | ETF listed by Fidelity as an S&P 500 index-ETF example. | Current iShares prospectus, expense ratio, tracking results, spread and account eligibility |
| State Street S&P 500 Index Fund (SVSPX, Class N) | Mutual fund. The December 30, 2025 summary prospectus states that it seeks to replicate the S&P 500 before expenses and reports 0.157% total annual fund operating expenses after fee waivers or reimbursements for Class N. | Whether Class N is available to you, the post-waiver expense ratio after the stated period, purchase minimums, transaction fees and distribution history |
| Fidelity 500 Index Fund (FXAIX) | Mutual-fund example used in Fidelity’s index-fund shopping guidance. | Current prospectus, share class, expense ratio, minimums, transaction rules and tracking difference |
The SVSPX figure is specific to Class N and the December 30, 2025 filing; do not apply it to another share class or assume the waiver is permanent. Expense ratios for VOO, IVV and FXAIX are not stated here because you should use each fund’s current prospectus rather than an outdated number.
Choosing the account before choosing the fund
Taxable brokerage account
A taxable account offers access to your money without retirement-account distribution rules. You may owe tax on dividends and on capital-gains distributions made by the fund, and you generally owe tax when you sell at a gain. Check the fund’s turnover and historical capital-gains distributions, then compare the ETF’s spread or the mutual fund’s transaction cost. Keep purchase records so your cost basis is accurate.
Traditional IRA
Traditional IRA contributions may be fully or partly deductible depending on filing status, income and workplace-plan coverage. Investment earnings generally are not taxed until you take a distribution. The deduction and distribution rules are separate from the fund choice, so confirm your eligibility and tax treatment with current IRS guidance or a tax professional.
Roth IRA
Roth IRA contributions are not deductible. Qualified distributions, including earnings, are generally not included in income, provided you satisfy the applicable holding-period and qualifying-event rules. Eligibility and annual contribution limits depend on IRS rules. Because taxable distributions inside the Roth are not the main selection issue, focus on cost, tracking, diversification and the fund options your custodian actually offers.
401(k)
If your employer offers a match, contribute enough to capture the match before directing additional money elsewhere, subject to your cash-flow and tax circumstances. A 401(k) may offer an S&P 500 collective trust or mutual-fund share class that is unavailable in a retail brokerage. Compare the plan’s investment expense, recordkeeping or administrative fees, trading restrictions and menu quality; a small difference between two similar index funds matters less than a large plan fee or lost match.
Best Value
Traditional elective deferrals are generally pretax. Designated Roth 401(k) deferrals are included in income when contributed and can receive tax-free qualified distributions. Your plan document controls the available options and rules.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.2026 contribution limits that affect the account decision
| Account | 2026 limit stated by the IRS | Qualification |
|---|---|---|
| Traditional and Roth IRAs combined | $7,500; $8,600 if age 50 or older | Combined annual limit for your traditional and Roth IRAs; eligibility, deduction and catch-up rules apply |
| 401(k) elective deferrals | $24,500 standard limit | Catch-up limits and plan rules can permit more for eligible participants |
These are 2026 limits reported by the Internal Revenue Service. Verify updates, catch-up provisions and your personal eligibility before making a contribution.
A repeatable comparison worksheet
- Identify the account. Write down whether the purchase will be in a taxable brokerage, traditional IRA, Roth IRA or 401(k). Record the plan’s match, investment menu and administrative fees.
- Confirm the index. Read the prospectus investment objective and benchmark. Reject funds that use equal-weight, ESG, covered-call, leveraged, inverse or another nonstandard S&P 500 methodology unless that is intentional.
- Record every cost. Copy the gross and net expense ratios, waiver expiration date, brokerage commission, mutual-fund transaction fee, account-service charge and typical ETF spread.
- Measure the return gap. Compare one-, three-, five- and ten-year fund returns with the index for matching periods. Note whether the report uses before-tax or after-tax returns and whether a short history makes the comparison unreliable.
- Inspect implementation. In the prospectus, check whether the fund uses full replication or sampling, and read the risk disclosure for tracking error, securities lending and cash-management practices.
- Check tax evidence. For a taxable account, review turnover and prior capital-gains distributions. For a retirement account, prioritize the wrapper’s rules, fund fees and menu availability.
- Test the transaction. Confirm minimums, fractional-share support, recurring-investment dates, dividend reinvestment, settlement and any short-term-trading policy in your brokerage or plan.
- Choose the lowest-friction option. When two funds track the same index and are similarly available, prefer the one with the lower all-in cost and smaller historical tracking difference.
- Save the documents. Keep the prospectus, shareholder report and account fee schedule used for your decision. Recheck them when the fund announces a fee change, waiver expiration, merger or share-class change.
How to interpret common trade-offs
“The expense ratio is lower, so it must be better.”
Not necessarily. A lower ratio can be offset by a wider spread, a transaction fee, poor automation or a larger realized tracking gap. Compare the total return you actually receive after the costs you actually pay.
“An ETF is always more tax-efficient.”
ETFs often have structural features that can reduce the need to distribute capital gains, but tax outcomes vary by fund and year. Review the fund’s distribution history and your own taxable transactions instead of relying on the wrapper label.
“A mutual fund cannot be used in a taxable account.”
It can, but you must accept NAV-based trading and examine turnover and capital-gains distributions. A mutual fund may still be practical when automatic contributions outweigh the ETF’s intraday flexibility.
“Tracking error means the manager failed.”
Some deviation is a normal consequence of operating expenses, sampling, cash holdings, trading and index rebalancing. Look for the size and consistency of the gap, and compare it with the fund’s stated objective and peers following the same index.
When the cheapest option is not the best option
- Limited availability: A fund outside your 401(k) menu may require paying plan or rollover costs that overwhelm a tiny expense-ratio difference.
- High execution cost: A thinly traded ETF can impose a spread larger than the annual fee advantage, particularly on a small or urgent order.
- Automation needs: If you invest every payday, a mutual fund with reliable automatic purchases may reduce missed contributions and timing decisions.
- Share-class restrictions: A quoted institutional or plan share class may not be purchasable in your account; compare the exact class, not just the fund family name.
- Waiver expiration: A temporary reimbursement can make a fund look cheaper than its ongoing cost. Record the date and the post-waiver ratio.
Practical failure checks before placing an order
- If the ticker search shows several results, match the legal fund name, share class and exchange listing to the prospectus.
- If the quoted ETF spread is unusually wide, use a limit order or wait for normal market liquidity rather than assuming the displayed price equals NAV.
- If an automatic mutual-fund purchase is rejected, check the brokerage’s minimum, cutoff time, settlement requirement and transaction-fee policy.
- If your 401(k) does not offer a low-cost S&P 500 option, compare the available broad-market index option, plan fees and employer match before considering a rollover.
- If a fund’s return trails the index by much more than its expenses, read the latest shareholder report for sampling, cash, trading, securities-lending or tax explanations.
A concise decision flow
- 401(k) match available? Capture the match first, then evaluate the plan’s S&P 500 option and total plan fees.
- Using an IRA? Decide traditional versus Roth from your tax situation and eligibility, then select the lowest-cost, well-tracking option available at the custodian.
- Using a taxable account? Favor a low-turnover, tax-efficient fund with modest historical capital-gains distributions, while checking ETF spreads or mutual-fund transaction costs.
- Two comparable funds? Choose the one with the lower all-in cost and smaller historical tracking difference, provided execution and automation are adequate.
- Before investing or switching? Recheck the current prospectus, shareholder report, account fee schedule and IRS limits. These facts can change.
What to review each year
At least annually, verify that the fund still tracks the intended benchmark, compare its latest tracking difference with peers, inspect any expense-ratio or waiver change, and review taxable-account distributions. In a 401(k), check whether the employer changed the menu or administrative fees. In an IRA, confirm that your contributions remain within the current IRS limit and that your traditional-versus-Roth choice still fits your tax circumstances.
