How to Check a Contractor’s Financial Health Before Signing a Major Project

Do not rely on a contractor’s assurances that it has the money to finish. Before signing a major project, request dated financial statements, debt and credit information, bonding and insurance evidence, current backlog, and a credible plan for funding payroll and materials until your progress payments arrive. Then test those facts against the project’s value, schedule and cash-flow demands. For high-risk work, have a construction CPA, surety underwriter or other qualified professional review the package, and put update, payment and termination protections in the contract.

A financially healthy contractor is not simply profitable. It must have enough liquid cash and available credit to carry this job, capacity that is not already consumed by other projects, reliable payment practices and a surety or other risk-transfer mechanism appropriate to your exposure.

Why a contractor can look profitable and still fail

Construction cash flow is often negative at the start of a job. The contractor may have to pay wages, deposits, materials, equipment and subcontractors weeks before it earns a progress payment. A company can report accounting profit while its cash is tied up in unpaid invoices, disputed change orders or another project that is running over budget.

Your review therefore has two tests:

  • Solvency: Can the business meet its debts as they come due?
  • Project capacity: Can it finance and staff this particular contract, on this schedule, while completing its existing commitments?

Washington’s contractor-prequalification criteria, for example, consider capitalization, cash flow, business activity, credit history, debts, assets, equipment, personnel, experience and the ability to obtain financing. The relevant question is whether resources fit the type and size of work and whether performance can continue without interruption; a ratio viewed in isolation cannot answer that.

Define your exposure before requesting records

Write down the facts that determine how much failure would cost you. This makes the document request proportionate and tells you what to test in the statements.

  • Total contract value and the largest expected monthly outlay.
  • Start and completion dates, critical milestones and long-lead items.
  • Advance payments, owner-supplied materials and any deposits that leave your hands before work is verified.
  • Retainage, liquidated damages and the financial consequences of delay.
  • Whether the site, design or permitting creates unusual uncertainty.
  • The cost and time required to replace the contractor if it defaults.

For a modest, short project with frequent verified payments, a basic review may be reasonable. A project that consumes a large share of your budget, requires substantial up-front funding or cannot tolerate interruption warrants an independent review and stronger security.

Request a dated financial package

Ask for information that describes the contractor’s condition at a known date and its obligations after that date. Request the package from the contracting entity that will sign, not merely from a similarly named parent or affiliate.

Request What it helps you test Questions to ask
Balance sheet Cash, receivables, inventory, equipment, liabilities and net working capital. Are assets liquid and realizable, or mostly equipment and disputed receivables? Are current liabilities rising?
Income statement Revenue, gross margin, overhead and profit trend. Is margin stable? Are profits dependent on one large job, an unusual sale or aggressive percentage-of-completion estimates?
Cash-flow statement Cash generated by operations, investing and financing. Is operating cash flow consistently negative? Is new borrowing funding ordinary payroll?
Notes and accounting policies Accounting methods, commitments, contingencies and related parties. Are there claims, guarantees, covenant breaches or material estimates that change the headline numbers?
Debt schedule Principal, interest, maturity dates, collateral and covenants. Are large maturities due during your build? Is borrowing capacity already pledged?
Aged receivables and payables Collection speed and overdue supplier obligations. How much is more than 60 or 90 days old? Are suppliers being stretched to fund the business?
Current backlog and uncompleted contracts Work already consuming people, equipment and cash. Which jobs are under contract, their remaining cost and expected cash needs?
Banking and financing evidence Available liquidity beyond reported cash. What is the unused, committed line of credit, and can it be used for this project?
Bonding letter or surety information Independent view of capacity and potential completion/payment security. Does the letter identify the project, obligee, amount and issuing surety?
Insurance certificates Whether required coverage exists and who can verify it. Confirm policy status directly with the carrier or broker; a certificate alone is not a guarantee of coverage.
Tax status, where lawful Evidence of serious arrears or collection action. Can the contractor provide current compliance evidence without violating privacy or local law?
Ownership or parent guarantees Potential additional support if the operating entity is thinly capitalized. Is the guarantor financially capable, and are guarantee limits and triggers explicit?

The U.S. Defense Federal Acquisition Regulation Supplement (DFARS) says a contracting officer should obtain information sufficient to establish financial capability, including balance sheets, income statements, insurance, debt, assets and financing-related information. Its section 232.072-2 also states that “the unwillingness or inability of a contractor to present reasonably requested information in a timely manner … may be a material fact” in deciding responsibility and prospects for completion. You are not a federal contracting officer, but the principle is useful: an unexplained refusal to provide reasonably requested information is itself a risk signal.

Read the statements for liquidity, leverage and hidden pressure

Liquidity and working capital

Start with cash and near-cash assets, then compare them with obligations due within a year. A commonly used current ratio is current assets divided by current liabilities; a quick ratio excludes less-liquid inventory. Neither has a universal safe cutoff for every contractor. Seasonality, billing practices, retainage and the type of work materially change what a number means.

  • Look for cash declining while revenue grows.
  • Check whether receivables are increasing faster than revenue, especially if large balances are disputed or concentrated in one owner.
  • Identify negative working capital, overdue taxes, payroll liabilities or supplier balances.
  • Ask how much cash is restricted, pledged or needed to satisfy another lender.

Leverage and debt service

Review debt-to-equity, secured borrowing, equipment leases, guarantees and maturity dates. A contractor with moderate debt may still be stressed if a major loan comes due during your project. Ask about covenant compliance and whether a lender can sweep the operating account or restrict new borrowing.

Profit quality

Compare gross margin and net income over several periods. Investigate a sudden improvement, large unbilled receivable or profit recognized before cash is collected. Construction accounting often depends on estimates of percentage complete and final cost; ask what assumptions support material work-in-progress balances and whether an independent accountant has reviewed or audited the statements.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Claims, litigation and contingent liabilities

Request disclosure of significant disputes, warranty claims, unpaid-lien claims, liquidated-damages exposure and guarantees for affiliates. A liability that has not yet appeared as a payable can still consume bonding capacity and cash.

Concentration and dependence

Find out whether one customer, lender, subcontractor or supplier accounts for a large share of revenue or credit. Losing a key customer or having a lender reduce a line can change capacity between contract signing and the first payment.

Australia’s Department of Finance notes that financial statements provide insight into stability and that ratios address profitability, liquidity and financial stability. It also cautions that owners should perform ratio analysis themselves only when they have the expertise, because appropriate comparisons vary by industry. For a high-value or technically complex project, pay for a professional assessment rather than treating a spreadsheet ratio as a verdict.

Test capacity against your project and existing backlog

Ask the contractor to map expected cash receipts and payments by month. Include payroll, subcontractor draws, material deposits, equipment rentals, insurance, taxes and the timing of your retainage. Then compare the peak funding need with unrestricted cash and committed credit, not with total assets.

Questions that expose a funding gap

  • How will you fund payroll and materials before the first progress payment?
  • Will you need a new line of credit, an advance from the owner or unusually large deposits?
  • Which long-lead items must be paid before fabrication or delivery?
  • What happens if an approved payment is delayed by 30 or 60 days?
  • How much of your bonding and bank capacity is committed to current work?
  • Which current projects are behind schedule, over budget or subject to unresolved claims?

Compare backlog with people and equipment

Obtain a list of current and uncompleted projects, remaining contract value, estimated remaining cost, scheduled completion and key staff assigned. A large backlog is not automatically good: it can indicate revenue visibility, or it can show that too much work is competing for the same supervisors, crews, equipment and cash.

Compare the proposed job with recent completed projects of similar size and complexity. Verify that the contractor has the required personnel, equipment, licenses and subcontractor relationships. Washington’s criteria expressly include these operational resources alongside capitalization and financing ability.

Do not treat the bid as proof of capacity

A low price may reflect efficiency, but it can also reflect an underpriced scope or an attempt to generate cash for another job. Require a clear scope, assumptions, allowances and exclusions. Ask how the price changes if a key material rises in cost or a milestone slips. Price reasonableness is one factor in Western Australia’s tender evaluations, alongside financial security, payment history and past performance.

Verify signals outside the contractor’s own package

Documents supplied by the contractor are a starting point. Confirm important facts independently, subject to privacy and local-law limits.

  1. Check the license and discipline record. Use the regulator for the jurisdiction where the work will occur. Confirm the legal entity, license class, expiration date and any unresolved disciplinary action.
  2. Confirm insurance. Call the carrier or broker using contact details obtained independently. Verify effective dates, limits, exclusions and named insured. Do not assume a certificate guarantees payment of a claim.
  3. Speak with recent owners. Ask whether the contractor finished, handled changes transparently and paid suppliers. Request references for projects similar in size and delivery method.
  4. Call key subcontractors and suppliers. Ask whether invoices are paid within agreed terms, whether credit is restricted and whether the contractor frequently changes payment instructions.
  5. Search public records. Where available, review court, insolvency, judgment, lien and tax records. Local counsel can explain name variations, confidentiality limits and the significance of a filing.
  6. Validate the surety. Obtain a current letter that identifies the contractor, project, obligee, bond type and amount. Confirm it directly with the surety or authorized agent.

Rules differ by country, state and contract type. Have local counsel verify licensing, lien, notice and bond-claim deadlines before you rely on a protection.

Use performance, payment and retainage bonds intelligently

A bond transfers a defined risk to a surety; it does not make every project problem disappear. A performance bond may support completion after a default, while a payment bond addresses eligible laborers, subcontractors and suppliers. Read the bond form, required notices, claim deadlines, defenses and exclusions before signing.

Washington State’s RCW 60.30.020, as described by the Washington State Legislature in 2024, allows a retainage bond of up to five percent of money earned. The bond must address faithful performance, payment of laborers, subcontractors and suppliers, and taxes; the contract may specify a surety with a minimum A.M. Best rating up to A-. That limit is Washington-specific, not a general rule for private projects elsewhere.

What to verify with a bond

  • The exact legal names of principal, obligee and surety.
  • Whether the bond covers this contract, approved changes and the full required amount.
  • Whether it is a performance bond, payment bond, retainage bond or another instrument.
  • The surety’s authorization in the project jurisdiction and financial-strength requirement.
  • Notice, claim, proof-of-loss and suit deadlines.
  • What happens if the contractor becomes insolvent before a formal default.

Do not confuse a letter of intent, a broker’s quote or a contractor’s statement that it is bondable with an issued bond. Require the executed instrument or an independently verifiable commitment before releasing significant funds.

Build financial controls into the contract

Financial review is time-limited. Contract terms should reduce the amount at risk if conditions change.

  • Define scope and price: Attach drawings, specifications, allowances, unit rates, schedule and responsibility matrix.
  • Use milestone payments: Pay for measured, verified progress rather than calendar dates alone.
  • Control changes: Require written approval, pricing and schedule impact before extra work starts, except for narrowly defined emergencies.
  • Retain an agreed amount: State the percentage, release conditions and treatment of disputed work.
  • Require lien waivers or releases: Obtain conditional releases with each payment and unconditional releases after funds clear, using forms valid in your jurisdiction.
  • Set financial-update rights: Require updated statements, backlog, bonding and credit information at agreed intervals and after specified warning events.
  • Require notice of distress: Include notice of insolvency filings, lender action, material litigation, loss of insurance, bond cancellation, tax delinquency or inability to pay subcontractors.
  • Plan suspension and termination: State cure periods, owner access to materials and plans, treatment of stored goods, replacement rights and cooperation with a completion contractor.
  • Protect payment instructions: Require written verification before changing bank details and reserve audit rights over applications for payment.

Federal construction-monitoring rules identify detailed fixed-price terms, approved change orders, retainage and a disbursement schedule as useful controls. Your lawyer should adapt those concepts to the governing law and project type.

Monitor the contractor after award

Continue checking the signals that mattered before signing. A point-in-time viability assessment can screen out high-risk tenderers, but Australia’s Department of Finance states that it is not a substitute for project planning and contract management.

Routine monitoring

  • Review schedule updates, cost-to-complete forecasts and applications for payment.
  • Confirm that required insurance and bonds remain in force.
  • Collect lien waivers and spot-check payment to major subcontractors and suppliers.
  • Track approved changes, claims, contingency use and the remaining contract balance.
  • Request financial or bonding updates at the intervals stated in the contract.

Warning signs that require action

  • Repeated requests for unusually large advances or off-cycle payments.
  • Unpaid subcontractors, supplier liens, payroll problems or sudden credit holds.
  • Slippage on several milestones without a credible recovery plan.
  • Frequent replacement of project managers or key subcontractors.
  • Requests to redirect payment to an unfamiliar account or related entity.
  • Unexplained refusal to provide updates, insurance evidence or releases.
  • News of insolvency proceedings, lender enforcement, tax action or bond cancellation.

Pause disputed payments, preserve records and contact counsel promptly when a serious sign appears. Do not quietly increase advances to rescue a failing contractor without understanding lien, preference, bonding and termination consequences.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Western Australia’s security-of-payment program illustrates active monitoring: most tenders above $500,000 require Builders Prequalification Scheme prequalification there, and the program considers financial security, payment history, price reasonableness and past performance. It also performs subcontractor-payment spot checks and monitors warning signs of financial difficulty. The threshold and scheme are specific to that jurisdiction, but the monitoring principle is broadly useful.

Compare two contractors that both pass the initial review

When both bidders appear viable, compare resilience rather than headline price. Use the same dated information and assumptions for each.

Comparison axis What to examine Why it matters
Liquidity Unrestricted cash, committed unused credit, receivable quality and peak project funding need. Shows who can carry payroll and materials through a delayed payment.
Leverage and contingencies Debt maturities, covenants, guarantees, claims and litigation. Reveals pressure that may not appear in the bid.
Bonding and surety Bond amount, surety authorization, rating requirement and claim terms. Provides an independent capacity signal and a defined remedy.
Backlog versus resources Remaining work, schedules, supervisors, crews, equipment and subcontractor commitments. Tests whether your job can receive attention without interruption.
Payment behavior References, supplier credit status, lien history and release practices. Protects schedule and reduces payment disputes.
Relevant experience Completed projects with similar size, complexity, contract form and site conditions. Reduces execution and estimating risk.
Transparency and contract protections Timeliness of disclosures, willingness to accept updates, clear changes and termination rights. Shows how the contractor may behave when conditions worsen.

A lower bid is not safer if the contractor cannot finance the work until your first payment cycle or has no credible way to absorb a delay.

A practical pre-signing checklist

  1. Record contract value, schedule, payment timing, retainage, advances and delay consequences.
  2. Send the same written financial-information request to each finalist.
  3. Check dates, legal entity names and consistency across statements, debt schedules, backlog and bond documents.
  4. Assess liquidity, leverage, cash generation, receivables, payables, claims and covenant compliance.
  5. Model monthly cash needs through the first payment and through a plausible payment delay.
  6. Compare that need with unrestricted cash and committed available credit.
  7. Test backlog against staff, equipment, bonding capacity and remaining cost on current jobs.
  8. Verify licenses, insurance, references, supplier payment behavior and public records.
  9. Obtain and independently confirm any required performance, payment or retainage bond.
  10. Have a construction CPA, surety professional or other qualified reviewer assess moderate- or high-risk projects.
  11. Put milestone payments, change-order approval, retainage, releases, update rights and remedies in the contract.
  12. Set a monitoring calendar and a written response plan for distress signals before work starts.

What an acceptable decision looks like

Proceed only when the contractor can show, with dated evidence, that it has the liquidity, credit, people and equipment to fund this job alongside its backlog. The package should reconcile with independent checks, and the contract should limit your exposure if the financial picture changes. If material information is withheld, the numbers depend on optimistic assumptions, or the contractor needs your advance to solve an existing cash crisis, defer signing, require additional security or choose another qualified bidder.
