How to Assess Interest-Rate Risk Before Investing in Indian Bonds

Estimate a bond’s sensitivity before you buy it, then test whether you can tolerate the result. For a fixed-rate Indian bond, start with modified duration or PV01, apply at least three yield scenarios, and compare the bond’s maturity with the date you need the money. A 0.50-percentage-point rise in yield on a bond with modified duration of 6 implies an approximate 3% price decline before convexity, credit-spread, liquidity, tax and transaction-cost effects. Floating-rate coupons usually reduce—but do not eliminate—rate sensitivity. Holding a plain bond to maturity can make interim price swings less important, but it does not remove reinvestment, default, call, liquidity or selling-before-maturity risks.

What interest-rate risk means for an Indian bond investor

Interest-rate risk is the possibility that changing market yields reduce the price of a bond you own or reduce the return available when its coupons and principal are reinvested. The relationship is usually inverse: when market interest rates rise, existing fixed-rate bonds become less attractive because newly issued bonds can offer higher yields, so the existing bonds’ market prices generally fall. When yields fall, their prices generally rise.

The risk matters whenever you might sell before maturity, need to value a portfolio at market prices, use a bond fund that must mark holdings to market, or depend on future coupon reinvestment. It affects government securities as well as corporate bonds. Government credit quality may be high, but a government bond with a long duration can still experience a substantial price move when yields change.

Interest-rate risk is only one part of a bond decision. Default, credit-rating migration, liquidity, call and reinvestment risks can alter the result. A useful assessment therefore combines a rate-sensitivity estimate with the issuer, cash-flow, trading and contract details.

Collect the bond details before calculating anything

Use the offer document, exchange or trading-venue quote, and the latest issuer disclosures to record the terms that drive value. Do not rely on a headline coupon alone.

  • Clean price and accrued interest: The clean price excludes accrued coupon; the invoice amount you pay normally includes accrued interest.
  • Coupon rate and payment frequency: Note whether the coupon is fixed, floating or linked to another formula, and whether payments are annual, semiannual, quarterly or on another schedule.
  • Maturity date: Record the exact date on which principal is scheduled to be repaid.
  • Yield to maturity (YTM): Use the yield consistent with the quoted price and promised cash flows. Treat it as a modelled yield, not a guaranteed realized return.
  • Modified duration: Obtain the figure from the venue or calculate it from the promised cash flows.
  • PV01: Record the rupee price change associated with a one-basis-point yield move if the venue provides it.
  • Call and put provisions: Identify any date and price at which the issuer can redeem the bond or the investor can demand repayment.
  • Issuer and security: Note the government or corporate issuer, seniority, collateral and current credit rating.
  • Trading conditions: Check quoted bid-ask spreads, recent trading activity, minimum lot size and settlement terms.
  • Tax and costs: Capture the tax treatment applicable to your account and the brokerage, exchange, stamp-duty and other transaction costs that may apply.

If any of these fields is unavailable, treat the missing information as a risk rather than silently assuming a value. A yield comparison is not meaningful if one bond has a materially different call structure, liquidity profile or cash-flow timing.

Use modified duration for a first-pass price estimate

Modified duration is the standard screening measure for a fixed-rate bond. The Reserve Bank of India describes it as approximately equal to the percentage change in price for a 1% change in yield. In practical terms, it estimates how much the bond price will move for a small change in yield, with the sign moving opposite to the yield change.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use this approximation:

Approximate price change (%) = − modified duration (years) × change in yield (percentage points)

For example, if modified duration is 6 and the market yield rises by 0.50 percentage points, the estimated price change is:

−6 × 0.50 = −3%

This is an estimate, not a promise. It assumes a roughly parallel yield shift, ignores convexity in the first pass, and does not include changes in credit spreads, liquidity or transaction costs. The approximation becomes less precise for larger yield moves and for bonds with embedded options.

Why maturity and coupon matter

Longer-maturity bonds generally have longer duration and therefore larger price changes for a given yield movement. A lower coupon usually returns less cash earlier, leaving more value in distant payments and lengthening duration relative to an otherwise similar higher-coupon bond. Two bonds that mature in the same year can still have different durations because their coupons, payment schedules and prices differ.

Interpret the RBI’s seven-year example correctly

An RBI example describes a 15-year bond with a duration of 7 years. A 1-percentage-point annual rise in the relevant interest rate would produce an approximate 7% price fall under the duration approximation. The example illustrates sensitivity; it is not a forecast for every 15-year Indian bond, and the bond’s actual duration changes as time passes and yields change.

PV01 converts a yield move into rupees

PV01, also called DV01 in some market materials, measures the approximate price impact of a 1-basis-point yield move. One basis point is 0.01%. If a bond’s PV01 is ₹0.08 per ₹100 of face value, a 25-basis-point rise in yield would imply an approximate ₹2 decline per ₹100 of face value, before other effects. Confirm whether the quoted PV01 is stated per ₹100 face value, per bond, or for the entire position.

PV01 is useful when comparing positions of different sizes. Modified duration expresses sensitivity as a percentage; PV01 expresses the rupee impact. For a portfolio, add the position-level PV01s only when the measures use compatible units and the same yield definition. A portfolio with a high total PV01 can lose more rupees than a smaller, longer-duration holding even if its percentage duration is lower.

Stress-test at least three yield scenarios

Run a simple scenario table before committing money. A minimum set is a 50-basis-point fall, no change and a 50-basis-point rise in the yield used for the calculation. Add wider moves when the bond has long duration, a long holding period, a thin market or a material possibility of selling before maturity.

Yield scenario Duration 3 Duration 6 Duration 10
−0.50 percentage points Approximately +1.5% Approximately +3.0% Approximately +5.0%
Unchanged Approximately 0% Approximately 0% Approximately 0%
+0.50 percentage points Approximately −1.5% Approximately −3.0% Approximately −5.0%

The table isolates interest-rate sensitivity. It does not forecast the Indian policy rate, a particular government-security yield or a corporate spread. In a real position, calculate the rupee impact by multiplying the percentage estimate by the market value, then add coupon cash flows and subtract applicable costs when modelling total holding-period results.

Extend the test beyond a parallel shift

A single yield change assumes the whole curve moves together. Indian government yields can instead steepen, flatten or twist. Test at least one scenario in which short-term yields move differently from the maturity segment your bond occupies. For instance, a 10-year bond is primarily exposed to the 10-year area of the curve, not only to the Reserve Bank’s policy rate. A policy-rate change may have little immediate effect on a particular long-term yield if inflation, fiscal expectations, global rates or term premia move in the opposite direction.

Fixed-rate versus floating-rate bonds

A fixed-rate bond locks the coupon, so its market value adjusts when comparable yields change. A floating-rate bond periodically resets its coupon against a benchmark plus or minus a spread. Because the coupon can adjust, a floating-rate instrument often has lower interest-rate sensitivity around its reset dates. The reduction is not automatic: the benchmark, reset lag, floor, cap, spread and payment conventions determine how quickly the coupon responds.

Income certainty More predictable before default or an issuer action Payment can change as the benchmark changes

Check the reset mechanics line by line

  • Benchmark: Identify the exact reference rate and whether it tracks the part of the market that matters to you.
  • Reset frequency and lag: A quarterly reset with a delayed observation can react slowly to a fast yield move.
  • Spread: Confirm whether the spread is fixed, stepped, or subject to change under the terms.
  • Floor and cap: A floor can prevent income from falling below a minimum; a cap can limit the benefit from rising benchmark rates.
  • Basis risk: The bond’s benchmark may not move in line with the yield you are using for comparison.
  • Spread risk: The required spread over the benchmark can widen because of issuer or market conditions even when the benchmark is unchanged.

SEBI guidance cautions that spread risk and basis risk can still produce losses in floating-rate instruments. Do not label a floating-rate bond “safe from rising rates” without testing these terms.

Government securities are not immune to price losses

Government bonds generally carry different default characteristics from corporate bonds, but they remain exposed to market yields. If a government bond has a long duration and you sell after yields rise, the market price can be below your purchase price even if the government continues to pay every coupon and repays principal as scheduled.

Corporate bonds add risks beyond the government curve. Their prices reflect the risk-free or government-yield component, the issuer’s credit spread, changes in credit rating, the issuer’s financial condition and the availability of buyers. A corporate bond can fall when government yields are unchanged if its spread widens. Conversely, a spread tightening can partly offset a rise in government yields. Compare rate duration and credit quality separately rather than treating a higher YTM as free compensation.

Question Government bond Corporate bond
Rate exposure Driven mainly by the relevant government-yield curve segment and duration Government-curve exposure plus issuer spread sensitivity
Credit assessment Evaluate sovereign and instrument terms Evaluate rating, rating direction, leverage, cash generation, seniority and security
Liquidity Can vary by maturity and issue Often more uneven; a quoted price may not mean an immediate executable market
Extra downside sources Curve moves, reinvestment and selling costs Spread widening, rating migration, default, restructuring and liquidity discounts

Holding to maturity: what it does and does not solve

If you hold a plain, performing bond until its scheduled maturity and all promised payments arrive, interim market-price volatility may matter less because the contractual principal repayment is the endpoint of your plan. This does not guarantee a particular return: the issuer must perform, and coupons received before maturity must be reinvested at whatever rates are available.

Holding to maturity also fails as a protection if you may need cash earlier. Selling before maturity exposes you to the prevailing price, bid-ask spread and market liquidity. A callable bond can be redeemed by the issuer when rates fall, returning your principal sooner and forcing reinvestment at lower yields. A putable bond gives the investor a contractual exit but may have dates, prices and eligibility conditions that limit its usefulness.

Match maturity to the spending date

Start with the date on which the money is needed, not with the bond offering the highest YTM. A bond maturing after that date creates avoidable sale-price risk. A maturity ladder can align separate portions of capital with separate spending dates, but each rung still needs its own duration, liquidity and credit review.

Yield-curve exposure matters more than a single policy-rate headline

Indian bonds are priced from a curve of yields across maturities. The curve can steepen when long-term yields rise relative to short-term yields, flatten when the difference narrows, or twist when different segments move in opposite directions. A bond’s price responds most directly to the maturity points that determine its discounted cash flows.

Before buying, identify the curve segment that drives the bond’s valuation and consider what could move it: inflation expectations, government borrowing and supply, economic growth, global rates, currency conditions, liquidity and term premia. The Reserve Bank’s policy rate is important, but it is not a complete proxy for every maturity. Avoid making a long-term bond decision from a one-line statement that rates are “going up” or “going down.”

A practical pre-purchase workflow

  1. Define the cash need. Write down the earliest date and amount you may need. Treat any uncertain need as a possible early-sale date.
  2. Record the contract. Capture price, accrued interest, coupon, payment dates, maturity, YTM, call or put terms, benchmark and spread.
  3. Measure sensitivity. Obtain modified duration and PV01. If neither is supplied, calculate duration from the promised cash flows or choose an instrument whose disclosures are adequate.
  4. Run scenarios. Model at least −50 basis points, unchanged and +50 basis points. Add a larger move and a non-parallel curve scenario when duration or uncertainty is high.
  5. Convert percentages to money. Apply the estimated percentage change to the market value and separately show coupon income, accrued interest, taxes and transaction costs.
  6. Stress a floating coupon. Change the benchmark, reset timing and spread independently. Test a spread widening even when the benchmark does not move.
  7. Review credit and liquidity. Check rating and rating trend, issuer financial condition, seniority, collateral, recent trading, bid-ask spread and the practical time needed to sell.
  8. Check optionality. Model the effect of a call or put at each relevant date and price. A callable bond may end sooner than your planned maturity.
  9. Compare alternatives consistently. Use the same assumptions and units when comparing bonds. A higher YTM may simply compensate for longer duration, weaker credit or poorer liquidity.
  10. Document the decision. Keep the scenario sheet and the source terms. Recalculate when yields, credit quality, spreads or your cash need changes.

Worked example: separating rate, credit and cash-flow effects

Assume a fixed-rate bond has a market value of ₹500,000, modified duration of 6 and no embedded option. A 50-basis-point rise in the relevant yield gives a first-pass price estimate of a 3% decline, or about ₹15,000 on the position. If the bond pays a coupon during the period, that cash receipt is separate from the mark-to-market change. If the issuer’s spread widens at the same time, the actual price loss can be larger; if the spread tightens, it can be smaller. Brokerage, taxes and the bid-ask spread affect the amount you actually realize on sale.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If the same bond is intended to fund a payment due before maturity, the ₹15,000 estimate is a direct planning risk because you may have to sell. If the bond matures before the payment date and performs as promised, the interim quoted price may be less important, although reinvestment and issuer risks remain. The calculation should therefore change your cash-allocation decision, not be treated as a forecast of the bond’s total return.

Common mistakes and how to correct them

Looking only at the coupon

A high coupon does not by itself indicate low risk or high value. Compare YTM, duration, credit quality, liquidity and the exact cash-flow schedule.

Confusing maturity with duration

Maturity is the final repayment date; duration measures weighted timing and price sensitivity. Two bonds with the same maturity can have different durations.

Assuming government means price-stable

Government credit quality does not prevent mark-to-market losses when yields rise. Use duration and PV01 for the same way you would for other fixed-rate instruments.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Calling a floating rate “risk-free”

Inspect benchmark mismatch, reset lag, floors, caps, spread changes and liquidity. A floating coupon can still lose value.

Using duration as an exact result

Duration is a linear approximation. Convexity becomes more important for larger moves, and options require option-aware valuation.

Ignoring the exit price

A bond may show an attractive quoted yield but have few buyers. Include bid-ask spread, market depth, settlement timing and the possibility of a liquidity discount.

Assuming holding to maturity eliminates every risk

It does not remove default, call, reinvestment, tax, liquidity or early-sale risk. Confirm that your cash plan genuinely allows you to hold through volatility.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

How to compare two candidate bonds

Use a side-by-side worksheet rather than selecting the highest quoted yield. The following axes cover the decisions most likely to change the outcome.

Comparison axis What to ask Why it matters
Duration and PV01 How much percentage and rupee loss follows a 25-, 50- or 100-basis-point rise? Quantifies mark-to-market sensitivity.
Maturity versus cash need Will principal arrive before the money is required? Reduces the chance of a forced sale.
Coupon structure Fixed or floating? What are the benchmark, reset and spread terms? Determines how income and price respond to rates.
YTM What assumptions and cash flows produce the quoted yield? Allows comparable return analysis without relying on coupon alone.
Credit quality What is the rating, trend, seniority and issuer financial condition? Separates rate risk from default and spread risk.
Liquidity How often does it trade, and what is the bid-ask spread? Determines how reliably you can exit near the displayed price.
Callability Can the issuer redeem early, and at what price and dates? Can shorten the investment and create reinvestment risk.
Reinvestment Where will coupons and early repayments be invested? Future rates determine realized return.
Taxes and transaction costs What applies to your jurisdiction, account and trade? Net return can differ materially from the quoted YTM.

What this method cannot tell you

A duration worksheet cannot predict the next Indian yield move, guarantee that a quote is executable, or establish that a bond is suitable for your circumstances. Current yields, prices, issue availability, tax rules and intermediary terms change and must be verified when you invest. No current market-yield statistic is used here, so the article does not support a date-specific view on whether Indian rates are presently high or low.

Use the calculation as a screening and planning tool. If a scenario loss would force you to sell or compromise an essential cash need, choose a shorter duration, a maturity aligned with that need, or a different allocation rather than relying on the bond’s coupon to compensate for an unmanageable risk.

Product prices and availability are accurate as of the date/time indicated and are subject to change. Any price and availability information displayed on Amazon at the time of purchase will apply.
