How to Assess Counterparty Risk in an OTC Derivatives Trade

Assess an OTC derivatives counterparty in six linked layers: legal identity and credit quality; enforceable documentation and netting; current and potential-future exposure; margin and collateral; stress, wrong-way, concentration and liquidity risk; and lifecycle operations. The result should be an approved counterparty and product limit, documented assumptions, required controls and clear escalation triggers—not a rating-based yes-or-no decision.

What counterparty-risk assessment must produce

Counterparty risk is the loss that can arise if the other party cannot perform and your trade has positive replacement value. In an OTC transaction, that loss depends on more than whether the counterparty appears creditworthy today. The enforceability of close-out netting, the time needed to liquidate collateral, market movements during close-out, operational failures and the possibility that the counterparty defaults precisely when your exposure is largest all matter.

A complete assessment should produce five usable outputs:

  • Credit view: an internal risk grade supported by financial, governance and market information.
  • Exposure view: current mark-to-market exposure, potential future exposure (PFE), stressed exposure and the assumptions behind each.
  • Legal view: the entities, transactions, collateral and jurisdictions that qualify for close-out netting and collateral enforcement.
  • Control view: limits, margin terms, collateral restrictions, monitoring frequency and escalation actions.
  • Decision: approve, approve with conditions, reduce or reject the trade, with a reassessment date and event triggers.

A rating can inform the credit view, but it cannot replace the legal, modelling, collateral and operational analysis.

1. Identify the legal counterparty and build a credit profile

Confirm who is actually obligated

Use the exact legal name and registration details in the proposed confirmation and master agreement. Distinguish the trading desk, booking branch, parent, subsidiaries, guarantors and any clearing member. A well-known group name is not enough: the entity that signs the transaction may have different capital, licensing, insolvency treatment and access to liquidity from its parent.

  • Confirm incorporation, registered office, governing law and regulatory permissions for the product and jurisdiction.
  • Map ownership, control, material subsidiaries and the authority of the signatory.
  • Identify guarantees, keep-well arrangements, support agreements and their enforceability limits.
  • Record whether the trade is booked directly, through a branch or through a special-purpose vehicle.

Assess financial strength and funding access

Review audited financial statements, interim results, liquidity reserves, funding sources, maturity gaps, secured and unsecured borrowing, capital ratios where relevant, and dependence on short-term or market-based funding. Evaluate the business model, revenue concentration, trading strategy, risk appetite and the quality and timeliness of disclosures. Ratings and market indicators can be useful signals, but they are time-sensitive and may lag a rapid deterioration.

Basel counterparty-credit-risk guidance says calibration should consider the counterparty’s nature and creditworthiness and its transparency about positions and trading strategy. Do not infer low default risk merely because the counterparty describes itself as diversified or market-neutral. The same guidance warns against judging default risk solely from the apparent risk of the underlying exposure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Look for correlation with the proposed trade

Ask whether the counterparty is economically exposed to the same rates, currency, issuer, commodity, index or market event that drives your derivative. A dealer concentrated in a sector, a producer hedging the same commodity, or a fund whose liquidity depends on the same market move may be more vulnerable when your exposure rises. Record these relationships as potential wrong-way or concentration risks rather than treating the counterparty’s headline diversification as protection.

Set an initial credit decision

Assign an internal grade and propose separate limits for the counterparty, legal entity, product, maturity and settlement exposure. Require senior credit approval when disclosure is weak, exposures are concentrated, unsecured thresholds are material, collateral is unusual or the structure depends on a new jurisdiction or legal opinion. Define downgrade, spread-widening, missed-payment, disclosure and ownership-change triggers before execution.

2. Establish enforceable documentation and netting

Assemble the full contractual set

Do not assess a trade from a term sheet alone. Obtain and reconcile:

Check that the signed documents name the same entities, use consistent governing law and cover the products and currencies actually traded. An unsigned schedule, an outdated power of attorney or a confirmation that falls outside the master agreement can invalidate an assumed protection.

Obtain jurisdiction-specific legal opinions

Legal review should address close-out netting, set-off, creation and realization of collateral, insolvency stays, resolution or special-administration regimes, branch treatment, and enforceability against each relevant entity. Opinions should cover every material jurisdiction, including the counterparty’s incorporation state, booking branch, collateral location and custodian location.

Basel defines a regulatory netting set as transactions with one counterparty under a legally enforceable bilateral netting arrangement. Therefore, group trades together for exposure purposes only after legal and operational eligibility has been confirmed. Netting is not an accounting convenience: a documentation defect can remove the expected benefit exactly when the counterparty defaults.

Check operational eligibility as well as legal wording

Confirm that systems can identify the correct netting set, apply the agreed close-out currency and valuation mechanics, and retrieve the signed documents quickly during a default. A legally valid agreement that operations cannot locate, interpret or enforce promptly still creates practical exposure.

3. Measure current exposure and potential future exposure

Start with replacement cost

Revalue every transaction using an independent valuation process or effective valuation controls. Current exposure is the positive replacement cost after subtracting only collateral that is eligible, accessible and legally usable under the applicable agreement. Do not net negative and positive values across entities or products unless the relevant netting set qualifies.

A simplified representation is:

current exposure = max(mark-to-market replacement cost − usable collateral, 0)

The subtraction is not automatic. Exclude collateral that is disputed, subject to a legal hold, trapped at a custodian, ineligible under the Credit Support Annex, or unavailable within the assumed close-out period.

Model potential future exposure over the margin period of risk

Current mark-to-market says what would be owed if default occurred now; PFE estimates how exposure could change before positions are closed out and replaced. Use the applicable margin period of risk (MPOR), including the time to identify a default, issue notices, obtain valuations, liquidate collateral and hedge or replace positions.

Model the trade’s maturity, optionality, volatility, basis, foreign-exchange risk, correlations, collateral calls, settlement lags and netting structure. Scenarios should conservatively represent stochastic risk-factor behaviour and collateral dynamics during the MPOR. Include residual basis risk where the hedge or collateral does not move exactly with the exposure.

Use the right measurement level

Monitor PFE at both counterparty and product levels. A counterparty may remain within an aggregate limit while a single currency, tenor, commodity or option portfolio breaches its risk appetite. Include exposure from unsettled transactions, collateral disputes, replacement trades and any contingent obligations that become relevant after a default.

Understand standardized approaches

SA-CCR is the Basel standardized approach for OTC derivatives. Its netting benefit depends on a legally enforceable arrangement; it does not turn an unenforceable agreement into a qualifying netting set. Internal models may provide more detail, but they require validation, governance, conservative assumptions and change control. Record model version, calibration date, stress methodology and any overrides with the approval.

4. Test margin and collateral as risk mitigants

Review the margin mechanics

Term or control Questions to answer before trading
Variation margin When is it called, valued, disputed and settled? What happens after a missed or late payment?
Initial margin Is it model-based or schedule-based? Who calculates it, and what approvals govern model changes?
Threshold and minimum transfer amount How much unsecured exposure is permitted, and can it accumulate during a volatile period?
Eligible collateral Which cash, securities or other assets qualify, in which currencies and subject to what haircuts?
Segregation and rehypothecation Where is collateral held, may it be reused, and who has the right to access or liquidate it?
Substitution Can collateral be replaced, on what notice and with what concentration or correlation restrictions?
Dispute process Who owns a valuation dispute, what is the response deadline and how is undisputed collateral transferred?

Evaluate collateral quality and access

Collateral reduces exposure only if it can be identified, transferred and liquidated when needed. Assess market liquidity, issuer and asset concentration, price volatility, haircut adequacy, currency mismatch, settlement location, custody arrangements and the risk of a delivery delay. Consider whether the collateral itself is correlated with the counterparty’s probability of default. A security issued by the counterparty, its parent or a closely linked sector may lose value at the same time that the counterparty fails.

Federal Reserve supervisory guidance directs firms to understand segregation and the legal rights of the counterparty or custodian over collateral. Basel guidance likewise says firms should assess collateral quality, delivery delay, substitution and margin sufficiency for cleared and uncleared products.

Compare margin posted with stressed need

Estimate whether variation and initial margin cover ordinary and stressed exposure over the MPOR. Test intraday moves, margin-call frequency, settlement holidays, failed transfers and a sudden increase in required margin. A collateral arrangement can lower credit exposure while creating liquidity risk if your firm must post cash or high-quality assets at short notice.

ISDA operating-practice material treats variation margin and initial margin as central mitigants for uncleared OTC counterparty credit risk and emphasizes portfolio reconciliation, dispute management, settlement and reporting. Those processes should be part of the risk assessment, not an afterthought.

5. Run stress, wrong-way, concentration and liquidity tests

Combine default with adverse market moves

Stress the counterparty default at the same time as adverse changes in every material risk factor. Suitable scenarios may include:

Risk dimension Stress to apply
Rates and basis Parallel and non-parallel curve moves, widening basis and illiquid tenors during close-out.
Foreign exchange Large spot gaps, currency devaluation and collateral-currency mismatch.
Credit Spread widening, rating migration, jump-to-default and reduced market depth.
Equity and commodity Gap moves, volatility spikes, limit moves and correlation breakdowns.
Collateral Higher liquidation haircuts, delayed access, failed settlement and issuer concentration losses.
Close-out Longer MPOR, valuation uncertainty, replacement slippage and hedging costs.

Identify wrong-way risk explicitly

Specific wrong-way risk exists when exposure rises as the counterparty’s default probability rises. Examples include taking protection from an entity whose credit deteriorates with the same issuer you reference, accepting its own securities as collateral, or trading with a commodity producer whose ability to pay depends on the price underlying your derivative. Document the causal link, quantify it in stress scenarios and apply tighter limits, additional margin or approval conditions where necessary.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Aggregate concentrations

Aggregate legal-entity, parent-group, sector, issuer, country, currency and collateral concentrations. Include exposures that appear diversified by trade but share the same close-out driver or funding source. Set hard limits and early-warning levels, and specify the action—new-trade stop, margin increase, hedge, novation or senior escalation—when a level is breached.

Assess liquidity as a separate loss channel

Model the cash and securities needed to meet margin calls, replace hedges and fund a delayed default process. Consider intraday requirements, weekends and holidays, collateral substitution rights, access to central-bank or secured funding where relevant, and the possibility that several counterparties demand collateral at once. A portfolio can have manageable expected credit loss yet be impossible to fund through a stressed close-out.

6. Decide whether bilateral trading or central clearing is safer

Clearing does not eliminate counterparty risk; it changes its location and adds liquidity and default-resource obligations. Determine first whether the product is eligible or required to clear in the relevant jurisdiction, then compare the complete structures.

Assessment axis Bilateral OTC trade Centrally cleared trade
Primary exposure Direct exposure to the trading counterparty under the master agreement. Exposure is principally to the central counterparty and, operationally, to the clearing member.
Netting Available only within a legally enforceable bilateral netting set. Available under the CCP’s rulebook and account structure, subject to its legal framework.
Margin CSA-defined variation and initial margin, with negotiated thresholds and eligible assets. CCP margin, default-fund contributions and clearing-member requirements, often with less bilateral customization.
Default management Your close-out, valuation, collateral realization and replacement process. CCP default procedures, auction or porting processes, plus the clearing member’s own controls.
Liquidity risk Margin calls and collateral terms negotiated with the counterparty. CCP margin calls, intraday requirements, default-fund calls and possible member liquidity demands.
Due diligence Legal opinions, financial strength, collateral and operations of the counterparty. CCP risk model, default resources, liquidity arrangements, member concentration and portability, plus clearing-member credit.

Federal Reserve guidance says firms should perform and document due diligence on each CCP and its risk-management practices. Review margin methodology, stress assumptions, default waterfalls, liquidity resources, investment of collateral, governance, recovery and resolution, porting mechanics and the financial strength of the clearing member. For a bilateral trade, perform the full CSA, netting and close-out analysis rather than assuming that the absence of a CCP automatically means greater or lesser safety.

The Basel-IOSCO framework for non-centrally cleared derivatives was published in March 2015. Its margin and reporting reforms distinguish uncleared bilateral risks from centrally cleared exposures, but regulatory requirements still vary by entity, product and jurisdiction.

7. Turn the analysis into limits and approval conditions

Use a layered limit framework

  • Counterparty limit: total current exposure, PFE and stressed exposure across all products.
  • Entity and group limits: separate limits for the legal entity, parent group, branch and guarantor where their support differs.
  • Product and tenor limits: caps for options, long-dated trades, volatile underlyings and illiquid markets.
  • Unsecured limit: exposure permitted after eligible collateral, thresholds and minimum transfer amounts.
  • Settlement and liquidity limits: intraday settlement exposure, collateral calls and funding capacity.
  • Concentration limits: issuer, sector, country, currency, collateral and correlated-risk limits.

Attach conditions to approval

Approval may require a signed master agreement and legal opinions before execution, a lower threshold, daily or intraday margin, segregated initial margin, restricted collateral, a guarantee, shorter maturity, mandatory clearing or a prohibition on new trades after a trigger. State which conditions are hard stops and who may waive them. Record the limit owner, monitoring system, review frequency and escalation recipient.

Reflect risk in economics

Where applicable, incorporate counterparty credit valuation adjustment (CVA), funding effects, margin funding cost, capital usage and the cost of collateral or clearing into pricing and structure. A trade that passes a credit limit can still be uneconomic once these costs and liquidity demands are included.

8. Maintain controls throughout the trade lifecycle

Lifecycle point Required control
Onboarding Verify legal identity, permissions, beneficial ownership, credit approval, documentation and settlement instructions.
Execution Check product eligibility, authority, limit availability, netting set, margin terms and required approvals before confirming.
Confirmation Send and match confirmations promptly; resolve breaks before they become legal or valuation disputes.
Valuation Perform independent price verification or equivalent valuation controls; review models, inputs, reserves and overrides.
Exposure Monitor current exposure, PFE, stressed exposure and limits by counterparty, entity and product.
Margin Issue, receive, settle and reconcile calls; track disputes, aged balances, failed transfers and collateral eligibility.
Portfolio management Reconcile portfolios, compress redundant trades where appropriate, and review maturity, concentration and wrong-way risk.
Events and default Maintain tested playbooks for missed payments, rating or ownership changes, collateral shortfalls, insolvency notices, close-out valuation and hedging.
Reporting Provide management with exposures, limit usage, disputes, collateral, stress results, exceptions and actions taken.

ISDA identifies portfolio reconciliation, dispute management, settlement, release and reporting as core collateral-process practices. Automation can improve timeliness and reduce manual error, but independent review remains necessary for valuations, model changes, legal exceptions and overrides. Reassess when the counterparty, portfolio, documentation, collateral terms or market regime changes.

Common assessment failures and how to correct them

  • Relying on a rating: supplement it with entity-level financial, liquidity, legal, collateral and operational evidence.
  • Netting before legal confirmation: keep trades outside the netting set until opinions and system eligibility are complete.
  • Using only current mark-to-market: add PFE over the MPOR and stress the close-out period.
  • Counting all collateral at face value: deduct only eligible, accessible collateral after haircuts, delays and concentration effects.
  • Ignoring disputes: age each dispute, separate disputed from undisputed amounts and escalate recurring causes.
  • Missing wrong-way risk: test whether the counterparty, collateral issuer and underlying risk deteriorate together.
  • Treating clearing as risk-free: assess the CCP, clearing member, margin, default fund, liquidity and portability.
  • Approving once and never refreshing: set event-driven and periodic reviews, with automatic escalation triggers.

Pre-trade assessment checklist

  1. Identify the exact contracting entity, branch, parent, guarantor, jurisdiction and regulatory permissions.
  2. Assign an internal credit grade using financial statements, liquidity, funding, governance, disclosure and market information.
  3. Map correlated exposures and potential wrong-way or concentration risks.
  4. Collect the master agreement, schedule, confirmations, CSA or deed, guarantees and custody or clearing documents.
  5. Obtain legal opinions on netting, collateral, insolvency stays, set-off and resolution for every relevant jurisdiction.
  6. Calculate current replacement cost and PFE; document netting, collateral, MPOR, model version and assumptions.
  7. Test margin sufficiency, collateral eligibility, haircuts, segregation, access, substitution, currency mismatch and liquidity needs.
  8. Run combined default-and-market stresses, including liquidation delays, basis risk, valuation uncertainty and concentration.
  9. Compare bilateral and cleared structures, including CCP and clearing-member risks where relevant.
  10. Approve limits, conditions, monitoring frequency, escalation triggers and a reassessment date before execution.

Regulatory standards and documentation outcomes differ by entity, product and jurisdiction. Supervisory guidance is not transaction-specific legal advice, model validation or credit approval. Refresh ratings, financial data, legal opinions, collateral values and margin assumptions whenever facts or market conditions change.
