How to Assess AI Model Risk in Banking: A Practical Checklist

Use this lifecycle checklist to inventory, classify, rate, validate, monitor, and govern AI models in U.S. banking under the agencies’ April 17, 2026 guidance.
Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assessing AI model risk in a bank starts with a defensible inventory, a clearly stated use, and a risk rating that combines the model’s inherent characteristics with the decisions and customers it affects. The assessment then follows the model through development, independent validation, approval, monitoring, vendor oversight, and remediation.

For U.S. banks, the current interagency reference is the Supervisory Guidance on Model Risk Management issued by the Federal Reserve, FDIC, and OCC on April 17, 2026. Federal Reserve SR 26-2 supersedes SR 11-7 (2011) and SR 21-8 (2021). The document is supervisory guidance, not a prescriptive or independently enforceable standard, but weaknesses that contribute to violations of law or unsafe or unsound practices can still create supervisory problems.

What is the current model-risk guidance for U.S. banks?

The April 17, 2026 interagency guidance uses a risk-based approach. Controls should match an institution’s model-risk profile, size, business activities, and operational complexity rather than follow one checklist or calendar for every bank.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The agencies say the guidance is expected to be most relevant to organizations with more than $30 billion in assets. That figure describes expected relevance, not a safe harbor. A smaller bank may need stronger controls when it has many models, highly complex models, substantial exposure to model-driven decisions, or activities beyond traditional community banking.

The guidance is not a law or a prescriptive technical standard. It describes supervisory expectations for a sound model-risk framework. A bank remains responsible for complying with applicable law and for avoiding unsafe or unsound practices, even when a particular control is not stated as a universal requirement.

SR 26-2 is the current Federal Reserve supervisory reference. Describing SR 11-7 as the current framework is outdated because SR 26-2 superseded it, along with SR 21-8.

Does SR 26-2 cover every kind of AI?

No. The guidance defines a model as a complex quantitative method, system, or approach that applies statistical, economic, or financial theory to inputs to produce quantitative estimates. Simple arithmetic and deterministic rule-based software without that theoretical basis are outside the definition.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Generative and agentic AI models are expressly outside the revised guidance’s scope because they are novel and rapidly evolving. The guidance does not leave a bank free to ignore those systems; it directs banks to use broader risk-management and governance practices to determine appropriate controls for tools, processes, or systems outside the model definition.

System type How the 2026 guidance treats it Practical response
Traditional statistical, economic, or financial model Within scope when it uses a complex quantitative method to produce estimates. Apply the risk-based model lifecycle: inventory, purpose definition, development challenge, validation, monitoring, governance, and documentation.
Non-generative, non-agentic AI used for prediction or estimation Principles apply when the system meets the model definition. Assess data, methodology, explainability, performance, drift, dependencies, and use limitations in proportion to risk.
Generative AI Expressly outside the revised model-risk guidance. Use broader technology, information-security, privacy, third-party, conduct, and operational-risk governance, with controls suited to the use.
Agentic AI Expressly outside the revised model-risk guidance. Govern autonomous actions, permissions, human intervention, testing, logging, security, and escalation through the bank’s broader risk framework.
Simple arithmetic or deterministic rules without a quantitative-theory basis Outside the model definition. Apply ordinary change-control, technology, compliance, and operational controls as appropriate.

The boundary is functional, not a marketing label. A vendor may call a tool “AI,” while the bank still has to determine what the system does, what theory or method it uses, and how its output affects decisions.

How do you assess AI model risk in banking?

Use the following lifecycle checklist for each system, then review aggregate exposure across the portfolio. The depth of evidence and frequency of review should increase with materiality, complexity, uncertainty, and the consequences of a wrong output.

1. Build an inventory that explains the system

Record systems in development and in production. The inventory should let management understand risk both for an individual model and for the collection of models that support a product, process, portfolio, or legal obligation.

  • Model or system name, version, status, and change history.
  • Business owner, technical owner, users, approving authority, and validation owner.
  • Intended purpose, decisions supported, products and portfolios affected, and customers or counterparties in scope.
  • Inputs, outputs, data sources, transformations, assumptions, methodology, and key dependencies.
  • Internal and vendor components, proprietary elements, interfaces, and manual overrides.
  • Known limitations, prohibited uses, performance expectations, incidents, exceptions, and open remediation items.

Information depth can vary with complexity and use. A small, low-impact calculation does not need the same record as a model that prices credit, determines capital, or drives regulatory reporting. Omitting a system because a vendor supplies it is not a defensible inventory decision.

2. State the intended purpose and boundaries

Write the decision the model supports in operational terms. Identify who uses the result, which customers and products are affected, what data and time period are covered, and the circumstances in which the output must not be used.

Align the data, methodology, testing, and approval to that purpose. A model that performs acceptably for portfolio forecasting may be unsuitable for an individual underwriting decision. A new product, customer segment, geography, or decision authority is a new risk question, even when the code has not changed.

Using a model outside its original purpose increases uncertainty. Reassess limitations and existing controls before approving the expanded use, and document whether a new validation or redevelopment is needed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

3. Rate risk proportionately

Do not reduce risk to a single complexity score. Consider inherent risk, exposure, and purpose, then combine them into a materiality judgment.

Assessment dimension Questions to ask Evidence to retain
Inherent risk How strong are the assumptions? How complex is the method? What are the data-quality, coverage, or availability constraints? Assumption register, methodology description, data lineage, sensitivity analysis, and known limitations.
Exposure How many decisions, customers, dollars, or regulatory submissions depend on the output? What happens if it is wrong? Usage volumes, affected balances, decision maps, portfolio scope, and dependency analysis.
Purpose Does the model support a regulatory requirement, manage financial risk, set terms, allocate capital, or inform a lower-consequence workflow? Business case, policy references, decision rights, and regulatory-use description.
Materiality What is the combined significance of purpose and exposure, given inherent uncertainty? Risk rationale, tier assignment, approval level, and required control set.
Aggregate risk Do multiple models share data, vendors, assumptions, infrastructure, or a common failure mode? Dependency map, concentration analysis, portfolio view, and scenario results.

Higher materiality generally calls for more comprehensive development evidence, independent challenge, validation, monitoring, and management reporting. The guidance does not prescribe a universal numeric scoring scale, so a bank should explain why its tiering method is appropriate rather than presenting an arbitrary number as regulatory fact.

4. Challenge the development evidence

Before approval, document how the model was designed and why the chosen approach is fit for purpose. The evidence should cover design choices, assumptions, qualitative judgments, data selection, construction, and developmental testing.

  • Assess conceptual soundness: does the method make sense for the stated decision and population?
  • Test data quality, relevance, representativeness, transformations, missing values, and possible leakage.
  • Examine interpretability and whether users can understand material drivers and limitations.
  • Benchmark against a reasonable alternative method, simpler baseline, or independent source where feasible.
  • Test alternative assumptions and sensitivity to plausible changes.
  • Use out-of-sample or out-of-time testing when the method and available data support it.
  • Involve model users and business managers in questioning unexpected outputs and operational assumptions.

Testing rigor should match complexity and materiality. A technically sophisticated test suite is not a substitute for asking whether the model is answering the right business question.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

5. Validate before first use when practicable

Validation evaluates expected performance, reliability, and limitations. It generally occurs before first use and should be performed by people who can challenge development decisions objectively.

A validation plan may include conceptual-soundness review, comparison with real-world outcomes, performance measures suited to the model’s purpose and data, stability analysis, sensitivity testing, and outlier analysis. Back-testing is one possible technique, not a mandatory test for every model. Where historical outcomes are sparse or delayed, explain the alternative evidence and its limitations.

Set acceptable performance expectations before reviewing results. Define what constitutes a material weakness, who may accept residual risk, and what restrictions apply if evidence is incomplete.

If an urgent business need requires use before validation is complete, do not treat that exception as ordinary approval. Communicate the unresolved limitations, impose controls such as reduced use or exposure limits, increase monitoring, assign an expiration or review date, and complete the outstanding work.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

6. Decide whether use is acceptable

Approval should be a documented decision, not merely a completed validation report. The approver should understand the model’s purpose, materiality, evidence quality, unresolved findings, compensating controls, and residual limitations.

  • Record the decision, date, scope, version, and approving authority.
  • List conditions of use, prohibited uses, thresholds, overrides, and required human review.
  • Assign owners for open findings and state due dates or escalation triggers.
  • Specify what change requires reapproval, partial revalidation, or full redevelopment.
  • Make limitations visible to users who rely on outputs.

7. Monitor drift and changed conditions

Monitoring asks whether performance remains acceptable as products, exposures, activities, clients, input relevance, and market conditions change. It should cover both technical indicators and business outcomes.

  • Track input distributions, missingness, data-quality exceptions, and population changes.
  • Monitor output distributions, overrides, approval rates, complaints, losses, and other outcome measures relevant to purpose.
  • Compare realized outcomes with expectations when outcomes become available.
  • Watch for changes in markets, policy, customer behavior, or product design that invalidate assumptions.
  • Document thresholds, alert owners, escalation routes, and response times.

Define a response path before deterioration occurs. Depending on the cause and severity, the response may include an overlay, adjustment, recalibration, restricted use, redevelopment, or retirement. Reassess fitness for use over time and communicate residual limitations. Where the model cannot capture an important condition, supplement its output with other analysis rather than presenting a false impression of precision.

8. Assign accountable and independent challenge

Policies should set expectations; procedures should specify monitoring, controls, staffing, resources, and escalation. Assign distinct accountability for development, validation, approval, monitoring, and remediation, while allowing proportionate combinations at smaller institutions when independence and competence are preserved.

Effective challenge is a lifecycle activity. The interagency guidance defines it as “the critical analysis conducted by objective experts who evaluate model risk and effect appropriate changes throughout the model lifecycle, from model development to ongoing monitoring.” Objective experts need relevant technical and business expertise, independence from the decisions they challenge, and enough organizational standing to require change.

Developer incentives can conflict with validator incentives. Address reporting lines, compensation pressures, access to data and code, and the authority to block or condition use. Internal audit generally evaluates whether the framework is rigorous and implemented; it does not normally repeat model development or perform the independent validation role.

9. Manage vendors and proprietary components

A third party may supply data, parameters, software, a complete model, or a hosted service. Proprietary code or restricted documentation may limit access to source code, development data, or methodology. That limits the evidence available to the bank; it does not transfer the bank’s model-risk responsibility.

For a vendor model, obtain and evaluate as much evidence as the risk requires:

How should banks compare two models or proposed controls?

Use the same decision dimensions for both options. The safer-looking model is not automatically the lower-risk choice if it has greater exposure, weaker evidence, or less transparent dependencies.

Comparison axis What to compare
Purpose and criticality Which decisions, regulatory obligations, financial risks, or customer outcomes depend on each option?
Exposure Portfolio size, transaction volume, affected customers, dollar impact, and concentration of use.
Complexity and assumptions Method complexity, judgment, sensitivity, data constraints, and ease of explaining failure modes.
Evidence and challenge Quality of development records, independent access to data and methodology, and ability to reproduce results.
Performance and stability Results against objectives, sensitivity to changed conditions, and quality of outcome evidence.
Dependencies and transparency Shared infrastructure, common vendors, proprietary components, and concentration risk.
Residual limitations and remediation Unresolved weaknesses, monitoring burden, response options, cost, and time required to remediate.

Document the trade-off instead of declaring one model “safe.” A less complex model may be preferable when its performance is adequate and its assumptions are easier to challenge; a more complex model may be justified when it materially improves the intended decision and the bank can govern it.

Do community banks need annual model validation?

No universal annual-validation requirement follows from the current guidance. The OCC’s 2025 clarification for community banks states that its model-risk guidance “does not, and should not be interpreted to, require community banks to perform annual model validation.”

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Validation timing and scope should reflect purpose, methodology, changes, data limitations, business activity, and operational complexity. A community bank may use a less frequent or narrower review for a stable, low-impact model, while a material model with changed data, methodology, exposure, or performance may require prompt reassessment. The decision and rationale belong in the bank’s model-risk records.

What records make an assessment defensible?

Keep records that allow a new reviewer to understand what was approved, why it was approved, what evidence supported the decision, and what remains unresolved.

  • Inventory entry, purpose statement, boundaries, users, dependencies, and change history.
  • Risk and materiality rationale, including exposure, purpose, inherent risk, and aggregate dependencies.
  • Development documentation, assumptions, data lineage, testing, benchmarks, and alternatives considered.
  • Validation scope, methods, results, findings, management responses, and approval conditions.
  • Monitoring metrics, thresholds, alerts, incidents, overlays, recalibrations, and redevelopment decisions.
  • Vendor due diligence, contract controls, proprietary-data limitations, and independent testing.
  • Exceptions, compensating controls, remediation owners, due dates, and closure evidence.

Documentation should support continuity when personnel, vendors, systems, or business conditions change. It should also let management see concentration and portfolio-level risk rather than only a stack of individual model reports.

Common assessment failures and corrective actions

Calling every AI product a model

Failure: Applying one model-validation template to a generative assistant, an autonomous workflow, a deterministic rule engine, and a statistical credit model.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: Classify the system by what it does and how it produces outputs. Apply the 2026 model guidance where the definition fits, and use broader governance for systems outside it.

Using the old framework as the current rule

Failure: Treating SR 11-7 as the operative Federal Reserve guidance after April 17, 2026.

Correction: Update policy references to SR 26-2 and explain how legacy procedures map to the revised, risk-based guidance.

Approving a vendor model because the vendor validated it

Failure: Accepting a vendor report without understanding purpose, data, assumptions, performance, limitations, or changes.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: Obtain proportionate evidence, challenge it independently, monitor outcomes, and document evidence gaps and compensating controls.

Scheduling validation by habit alone

Failure: Treating an annual calendar as the only trigger, or delaying review despite material changes.

Correction: Tie timing and scope to risk drivers: purpose, methodology, data, performance, exposure, changes, and practical constraints.

Ignoring misuse

Failure: Assuming a well-performing model remains safe when users apply it to a different population, product, or decision.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: Define prohibited uses, train users, monitor actual use, and reassess the model whenever its purpose or operating conditions change.

A concise approval test

Before allowing production use, a bank should be able to answer yes to these questions:

  1. Is the system correctly classified, inventoried, and assigned an accountable owner?
  2. Is the intended purpose, population, decision, and prohibited use explicit?
  3. Does the risk rating reflect inherent risk, exposure, purpose, materiality, and aggregate dependencies?
  4. Is there enough development evidence to challenge assumptions, data, methodology, and alternatives?
  5. Was independent validation completed, or are any interim-use limits and deadlines documented?
  6. Are performance expectations, monitoring metrics, drift triggers, and response actions defined?
  7. Do objective experts have the expertise, independence, and authority to require changes?
  8. Are vendor limitations, proprietary dependencies, customization, and ongoing oversight documented?
  9. Can management identify residual risk, remediation owners, and the conditions that would require reapproval?

A “no” answer does not always mean immediate retirement. It means the bank should restrict, remediate, supplement, or defer use until the unresolved risk is understood and accepted at the appropriate level.

Bottom line for a banking AI-risk program

The strongest assessment is a documented chain from purpose to evidence to decision to monitoring. Use SR 26-2 and the April 17, 2026 interagency guidance as the current U.S. model-risk reference, apply controls in proportion to materiality, and do not mistake the guidance’s non-prescriptive status for an exemption from sound governance. Keep generative and agentic AI within broader risk-management processes, challenge every material model throughout its lifecycle, and retain responsibility for vendor systems even when critical components are proprietary.
