How to assess a company’s exposure to fuel and energy costs before investing

Assess energy exposure by tracing four links: how much fuel, gas, electricity and transport energy the company physically buys; which price benchmarks and contracts determine those costs; how quickly it can recover increases from customers; and how much volatility its hedges actually remove. Then run a 10% price shock through margin, cash flow, debt service and valuation rather than treating an industry label as a risk measure.

The same sector can contain both highly exposed and relatively resilient companies. Energy intensity, geography, procurement terms, pass-through clauses, hedge coverage, operating flexibility and balance-sheet liquidity matter more than whether a company is simply described as a manufacturer, airline, utility or producer.

Why an industry label is not enough

Energy risk is an interaction between consumption, price basis, contracts and timing. A factory that uses a large amount of electricity under a fixed-price supply agreement may have less near-term exposure than a smaller plant buying spot natural gas. Conversely, a company that appears hedged can still lose money if the hedge references the wrong location, expires before consumption occurs, or covers more volume than it ultimately needs.

Start by separating three effects that are often mixed together in annual reports:

  • [Deep Bass with Clear Vocals] High-performance drivers produce punchy bass while keeping vocals clean and detailed for everyday listening.
  • Economic cost exposure: the change in cash operating cost when a benchmark price moves.
  • Commercial recovery: the portion that can be passed to customers, and the delay before that recovery appears in revenue.
  • Derivative accounting: gains or losses recognized on forwards, swaps, options or collars, which may not match the underlying earnings effect in the same period.

Your conclusion should state the residual exposure after all three are considered. “A 10% rise in oil prices costs the company 10% of profit” is not a defensible conclusion unless the filing supports the volumes, basis, pass-through and timing assumptions behind it.

1. Build a physical energy-exposure map

Inventory every energy input

Use the latest annual report, regulatory filing and segment notes to list each material input:

  • Natural gas used in furnaces, boilers, heating or power generation.
  • Electricity purchased from utilities or wholesale markets.
  • Diesel, jet fuel, gasoline and marine fuel used by fleets, aircraft, vessels or contractors.
  • Petroleum coke, coal, biomass and other process fuels.
  • Feedstocks whose prices are linked to oil or gas, even when they are not burned for energy.
  • Transport fuel embedded in inbound materials, outbound distribution or third-party logistics contracts.

Record the business segment, facility and country for each input. A consolidated energy figure can conceal a major regional mismatch: European gas exposure, for example, may not be offset by a North American electricity contract because the benchmarks, currencies and operating loads differ.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Capture volume and price basis

For each input, look for annual consumption, production volume, average price, percentage of cost of sales, or a market-risk sensitivity. If volume is not disclosed, mark it as unavailable rather than inferring it from revenue. Identify the benchmark precisely: a regional gas index, an oil marker, a utility tariff, a power-market hub or a delivered fuel price. A hedge against one benchmark does not fully protect a purchase priced against another.

Exposure field What to record Why it changes the risk
Input Gas, electricity, diesel, jet fuel, feedstock or freight fuel Different commodities respond to different supply shocks and have different hedge markets.
Geography Country, market zone and facility Weather, grid constraints, taxes, currency and local basis spreads can diverge.
Volume Actual, forecast or not stated Price sensitivity is meaningless without a credible consumption denominator.
Benchmark Index, hub, marker or regulated tariff Basis risk arises when the hedge and physical purchase use different references.
Purchase terms Spot, fixed price, regulated, take-or-pay or long-term contract Terms determine how quickly a market move reaches cash cost and whether volume can be adjusted.
Accounting line Cost of sales, operating expense, inventory, freight or derivative valuation The income-statement effect may occur in a different period from the cash effect.

Classify contract flexibility

Mark each supply agreement as fixed-price, indexed, spot, regulated or mixed. Note minimum-take obligations, volume bands, reopeners, caps, floors and termination rights. A fixed-price contract lowers immediate price volatility but can become uneconomic if demand falls and the buyer must still take the contracted volume. A spot contract preserves flexibility but leaves the company exposed to every market move.

2. Trace how higher costs reach customers

Find the recovery mechanism

Read customer-contract disclosures, pricing sections and segment commentary for fuel surcharges, pass-through clauses, formula pricing, annual resets and regulatory riders. Determine whether the adjustment is automatic or negotiated. An indexed surcharge may recover a defined fuel component while leaving electricity, labor and inefficiency unrecovered.

Novelis states that fluctuating worldwide energy costs can create earnings volatility when changes cannot be recovered immediately under existing contracts. That statement is a warning to identify the exact lag, not proof that every energy increase is permanently lost.

Measure the lag

Build a timeline from the market move to the cash recovery:

  1. Record when the benchmark changes.
  2. Identify the contractual formula or surcharge trigger.
  3. Measure the billing, negotiation or regulatory approval delay.
  4. Determine when the customer pays and when the company collects cash.
  5. Check whether the adjustment covers the full increase, a capped amount or only a named fuel component.

For a business with monthly cost changes and quarterly price resets, a one-quarter margin squeeze may be normal even if the annual contract ultimately recovers the cost. For a business that renegotiates only at renewal, the exposure can last for the remaining contract term.

Use a transparent pass-through calculation

For each segment, estimate unrecovered cost as:

unrecovered cost = energy-price change × exposed volume × (1 − pass-through percentage) × lag fraction

The lag fraction should represent the share of the period before the new price takes effect. State every assumption. If a contract covers 80% of the increase after two months, the remaining 20% and the two-month delay still affect the current quarter.

3. Read sensitivity tables without overstating them

Start with the issuer’s own market-risk table

The filing’s sensitivity table is usually the best starting point because it reflects the company’s instruments, benchmarks and reporting date. Check whether the table measures earnings, cash flow, debt value, inventory value or derivative fair value. These are not interchangeable.

Novelis’ fiscal-2026 filing says natural gas and electricity together represented approximately 98% of its energy consumption by cost. Its disclosed 10% energy-price sensitivities showed a negative $3 million fair-value effect for natural-gas derivatives and a negative $5 million effect for diesel-fuel derivatives. Those amounts describe the modeled change in derivative fair value; they are not a forecast that a 10% energy-price move would reduce total company earnings by $8 million.

What the table measures What it can tell you What it cannot establish by itself
Derivative fair value How the hedge portfolio responds to a stated price shock at the reporting date Total operating-profit or cash-flow impact
Operating-income sensitivity Approximate earnings response under the issuer’s stated assumptions Whether customers, suppliers or regulators will change behavior
Cash-flow sensitivity Potential liquidity effect before financing actions Long-term asset impairment or covenant consequences
Scenario analysis Effect of several assumptions moving together A probability or forecast unless probabilities are explicitly assigned

Reconcile the shock to economics

Translate the reported sensitivity into a bridge:

  1. Start with the disclosed price shock and reporting date.
  2. Separate unhedged physical consumption from derivative positions.
  3. Adjust for pass-through revenue and its timing.
  4. Include volume changes, production curtailments and substitution.
  5. Convert the result into gross margin, EBITDA, operating cash flow and free cash flow.
  6. Compare the cash impact with interest expense, maturities and covenant headroom.

If the issuer provides only a derivative sensitivity, label your result as an estimate of residual economic exposure, not a company guidance figure.

4. Inspect the hedge book

Identify instrument, tenor and accounting

Record whether the company uses forwards, swaps, options, collars or physical contracts. For every material position, capture notional volume, benchmark, delivery period, maturity, strike or fixed price, counterparty and hedge-accounting designation. Distinguish cash-flow hedges from economic hedges that flow through earnings immediately.

Instrument Protection profile Trade-off
Forward Locks a price or spread for a specified volume and date Removes upside if prices fall and can create over-hedging when volume drops.
Swap Exchanges a floating benchmark for a fixed or different benchmark Leaves basis and volume risk; collateral or counterparty terms matter.
Call option Protects against prices above a strike while retaining downside participation Requires a premium and may cover only a defined range or volume.
Put option Sets a floor for a selling price or production exposure Protects revenue rather than purchase cost; premium and timing remain relevant.
Collar Combines a purchased option with a sold option to limit premium Creates both an upper and lower bound, restricting favorable price moves.

Calculate coverage by period

Use a period-by-period ratio rather than a single annual percentage:

hedge coverage = hedged notional volume ÷ expected physical volume

Coverage above 100% can signal over-hedging if production or demand falls. Coverage below 100% leaves open exposure. Compare the ratio for each quarter, benchmark and geography, and show when contracts expire. A hedge that covers the next six months does not protect a twelve-month budget.

Account for risks that hedges do not remove

Southern Company notes that weather, demand surprises and market constraints can still force purchases at unfavorable prices even when hedges are in place. Those are volume and availability risks, not simply failures of the hedge instrument. Devon Energy describes using swaps, calls, puts and collars for oil, gas and natural-gas-liquids exposure; the mix illustrates why instrument type and production volume must be analyzed together.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Basis risk: the hedge benchmark differs from the physical purchase location or grade.
  • Volume risk: actual consumption or production differs from the hedged amount.
  • Timing risk: the hedge expires before the cost is incurred or the customer price resets.
  • Counterparty risk: a dealer or supplier cannot perform when the contract is valuable.
  • Liquidity risk: collateral or margin calls consume cash before the physical benefit appears.
  • Accounting risk: hedge ineffectiveness or mark-to-market losses create earnings volatility despite an economically offsetting position.

5. Model residual exposure with scenarios

Build three explicit cases

At minimum, model a base case, an adverse case and a severe case. Vary more than the commodity price:

  • Energy benchmark and regional basis spread.
  • Demand, production and plant utilization.
  • Pass-through percentage and recovery lag.
  • Hedge effectiveness, maturity and collateral requirements.
  • Foreign exchange where energy is purchased in another currency.
  • Carbon prices, taxes, renewable-credit costs or other transition costs where material.
  • Capex, maintenance shutdowns and substitution between fuels.

For each case, calculate the effect on gross margin, EBITDA, operating cash flow, free cash flow, capex, debt service and covenant headroom. A scenario that leaves EBITDA intact but consumes cash through margin deposits is not benign.

Illustrative calculation

Assume, purely as an illustration, that a business buys 1 million units of an indexed fuel during a quarter at $50 per unit. A 10% increase adds $5 million of gross cost. If 60% of volume is hedged at the relevant benchmark, the unhedged price effect is $2 million. If customer contracts recover 75% of that unhedged increase after a one-month lag in a three-month quarter, the immediate unrecovered amount is approximately $0.83 million: $2 million × 25% unrecovered × two-thirds of the quarter before recovery. The calculation changes if volume falls, the hedge uses another index, or the surcharge covers freight as well as fuel.

Do not present this illustration as a forecast. Replace every assumption with the issuer’s disclosed volumes, prices, contract terms and hedge dates before using the method in an investment model.

Stress the second-order effects

High energy prices can reduce demand, alter product mix, shut marginal capacity or raise working capital. A producer may benefit from higher selling prices while suffering from higher fuel costs in its own operations. A retailer may pass fuel surcharges through revenue but lose volume. Include these feedbacks instead of applying a fixed percentage to historical earnings.

6. Connect energy assumptions to valuation

Check consistency across forecasts

Compare the energy assumptions in management’s budget, impairment tests, reserve reports, terminal value, capital-allocation plan and sustainability reporting. A valuation that uses low long-term energy prices while an impairment model uses a higher price path is internally inconsistent.

EY’s May 2025 guide to connected financial reporting states: “Where significant uncertainty and judgement exists, an expected cash flow approach, based on probability-weighted scenarios, may be more appropriate.” It also identifies scenario analysis as particularly relevant for highly impacted extractive and manufacturing industries. Use probability weights only when you can defend them; otherwise show a range and explain the assumptions.

Test long-lived assets and transition exposure

For plants, mines, pipelines and fleets, test whether sustained high energy costs shorten useful lives, reduce utilization or require replacement capex. Include carbon costs, electrification spending and changes in customer demand when they are material. The relevant question is not only whether next year’s profit survives a shock, but whether the asset’s recoverable amount and terminal economics remain credible.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

7. Compare companies on the dimensions that drive resilience

Use a common scorecard so that a low-energy-intensity company is not automatically ranked ahead of a higher-intensity company with better contracts and liquidity.

Decision axis More resilient characteristics Questions to ask
Energy intensity Low energy cost per unit of revenue or gross profit Is the ratio stable, or does it rise sharply at low utilization?
Benchmark and geography Diverse sourcing, local contracts and limited basis mismatch Which hubs and currencies drive cost, and can they diverge?
Pass-through Automatic, uncapped formulas with short reset periods What component is recovered, and how long is the lag?
Hedge coverage Coverage matched to forecast volume and staggered maturities What remains open each quarter, and what happens if volume changes?
Supply structure Reliable fixed-price or regulated supply with flexible volumes Are there take-or-pay, curtailment or termination obligations?
Operational flexibility Fuel switching, demand response, efficient plants and flexible logistics How quickly can management reduce consumption or change inputs?
Liquidity Cash and committed facilities that cover margin calls and temporary losses Would a hedge-related collateral call breach a covenant?
Valuation headroom Large cushion before impairment or covenant limits How much of the share-price thesis depends on favorable energy assumptions?

8. A filing-to-model workflow

  1. Collect the latest documents: annual report, quarterly filing, risk-management note, segment information, debt agreements and sustainability report.
  2. Create the exposure ledger: input, site, benchmark, volume, contract type, currency and accounting line.
  3. Mark recovery terms: surcharge, formula, reset date, cap, floor, approval requirement and collection timing.
  4. Extract sensitivities: copy the issuer’s stated shock, date, unit and whether it measures derivatives, earnings or cash flow.
  5. Map the hedge book: instrument, notional, benchmark, maturity, strike, counterparty, accounting designation and collateral terms.
  6. Calculate quarterly coverage: compare hedged volume with expected physical volume and flag over- or under-hedged periods.
  7. Run scenarios: apply price, volume, pass-through, basis, foreign-exchange and transition assumptions together.
  8. Translate to credit metrics: calculate free cash flow, interest coverage, leverage, maturities and covenant headroom.
  9. Test valuation consistency: use the same energy paths in budgets, impairment tests, terminal value and transition analysis.
  10. Write the investment conclusion: state the residual cost per 10% shock, recovery timing, hedge limitations and downside valuation cushion.

Common mistakes and how to correct them

  • Using an industry average: Replace it with facility-level consumption, benchmark and contract data.
  • Treating a hedge percentage as protection: Check volume, tenor, basis, counterparty and accounting treatment.
  • Reading derivative losses as earnings losses: Reconcile fair-value sensitivity with physical cost and pass-through.
  • Ignoring timing: Model the quarter in which costs rise and the later period in which surcharges are collected.
  • Assuming contracts always recover costs: Look for caps, negotiation rights, excluded components and customer resistance.
  • Applying a price shock without a volume response: Test lower demand, curtailments, substitution and over-hedging.
  • Stopping at EBITDA: Include cash collateral, working capital, capex, debt service and covenant effects.
  • Mixing inconsistent long-term assumptions: Reconcile financial forecasts, impairment tests and transition disclosures.
  • Calling a company “high exposure” without a threshold: No universal published cutoff exists; define your metric and disclose its date and assumptions.

What a defensible investment conclusion looks like

A useful conclusion is specific: identify the exposed inputs and locations; state the benchmark and unhedged volume; describe the pass-through formula and lag; quantify the issuer’s disclosed sensitivity and distinguish derivative fair value from earnings; show the residual effect on cash flow and debt capacity under adverse and severe cases; and explain whether valuation still has headroom if high prices persist.

Recheck the latest filing, hedge positions, commodity curve and accounting assumptions before investing. Sensitivities are dated and model-dependent, and the hedge book can change materially between reporting dates.
