How to Analyze a Rental Property’s Cash Flow Before You Buy

A rental works only when collected rent, after realistic vacancy and every recurring cost, leaves enough cash to service the loan and fund future repairs. Underwrite it in this order: scheduled rent, vacancy and concessions, effective gross income, operating expenses, net operating income (NOI), debt service, reserves, upfront cash, and stress cases. Use signed leases and bills wherever possible, then calculate break-even rent and occupancy before making an offer.

What rental cash flow actually measures

Pre-tax cash flow is the money a property produces after operating costs, loan payments and required reserves, but before your personal income-tax bill. It is different from accounting profit and from the property’s gross rent. A building can show attractive advertised rent and still require monthly cash from you if units sit vacant, insurance rises, taxes are reassessed or a major system fails.

As an Amazon Associate I earn from qualifying purchases.

The core sequence is:

  1. Scheduled gross rent: the contractual or market rent if every unit paid in full.
  2. Vacancy, concessions and collection loss: rent that is not collected because a unit is empty, a tenant receives a concession or an account is delinquent.
  3. Effective gross income (EGI): rent and other recurring income that is reasonably collectible.
  4. Operating expenses: the recurring cost of owning and operating the property, before financing.
  5. Net operating income (NOI): EGI minus operating expenses.
  6. Pre-tax cash flow: NOI minus debt service, owner-paid obligations not already counted and required reserves.

Keep these layers separate in your worksheet. Combining them hides which assumption is making the deal look good.

Gather evidence before you make assumptions

Start with a document request rather than a rent estimate. Fannie Mae underwriting guidance calls for a line-by-line stabilized budget and review of the property’s operating history, the appraiser’s expense analysis, contracts, utility bills, tax assessments, insurance policies, comparable properties and the acquisition budget.

  • Current leases, a unit-by-unit rent roll, security deposits, concessions, delinquency reports and payment history.
  • At least one full year of operating statements when available. Mark unusual, one-time charges instead of treating them as recurring.
  • Property-tax bills and the likely assessment after the sale. A previous owner’s bill may not equal your future bill.
  • Insurance quotes showing deductibles, exclusions, liability limits and loss-of-rents coverage. If a policy protects rental units that cannot operate after a covered loss, include the full premium.
  • Utility bills and service contracts. Identify which utilities tenants pay and which remain your responsibility.
  • Association budgets, dues, rules, pending special assessments and rental restrictions for condominium or homeowners-association properties.
  • Inspection findings and the age and condition of the roof, heating and cooling equipment, plumbing, electrical system, windows and appliances.
  • Local comparable rents, realistic days-on-market assumptions and evidence supporting any planned rent increase.
  • Loan term, interest rate, amortization period, points, mortgage insurance, prepayment terms and any rate-reset feature.

Reconcile seller figures to leases, bank deposits, invoices and bills. When a number cannot be verified, keep it as a separate assumption and test a less favorable case.

Step 1: Calculate scheduled gross rent

List every unit separately. For an occupied unit, use the signed lease, including its expiration date, renewal terms and scheduled increases. For a vacant unit, use several current local comparables and document the size, condition, amenities and location differences. Do not use a single optimistic listing as proof of achievable rent.

Add recurring income that is supported by records, such as parking, storage, laundry or pet fees. Exclude one-time application fees, uncertain side payments and income that depends on a service you may discontinue. Record concessions explicitly; free months and move-in credits reduce cash collected even when the stated lease rent is high.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Scheduled gross rent = sum of each unit’s contractual or market monthly rent + recurring ancillary income

Step 2: Subtract vacancy, concessions and collection loss

Advertised rent is not collected rent. Create a deduction for expected empty days, turnover, nonpayment, write-offs and concessions. HUD’s rental-income reference defines net rental income using the appraiser’s fair-market rent less vacancy, collection and maintenance cost factors. Fannie Mae likewise notes that an owner may need to set aside part of rental income for vacancy.

There is no universal vacancy percentage that fits every market or property. Use the property’s history, local days-on-market data, tenant turnover, seasonality and the condition of each unit. A recently renovated building with signed leases may justify a different range from a building in lease-up or one with repeated delinquency.

Show the assumption as a percentage and as dollars:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Vacancy and collection loss = scheduled gross rent × selected loss rate

Then subtract documented concessions separately when they are not already included in the loss rate. A useful worksheet has base, downside and severe cases rather than one supposedly precise percentage.

Step 3: Compute effective gross income

Effective gross income is the amount available to pay operating bills after realistic collection losses:

EGI = scheduled gross rent + recurring other income − vacancy − concessions − collection loss

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use monthly and annual columns. If rent changes during the year because of lease expirations, model each month or at least each lease period; multiplying a single end-of-year rent by 12 can conceal a lease-up shortfall.

Step 4: Build a complete operating-expense budget

List expenses line by line. IRS rental-real-estate guidance identifies mortgage interest, property tax, operating expenses, depreciation, repairs, advertising, maintenance, utilities and insurance as relevant rental-income categories. For cash-flow analysis, focus first on cash costs and keep tax deductions in a separate section.

Expense What to include Verification and modeling note
Property taxes Current bill and a post-purchase assessment estimate Check local reassessment rules and model an increase when evidence supports one.
Insurance Property, liability, landlord and loss-of-rents coverage Use a written quote; note deductible, exclusions and renewal uncertainty.
Owner-paid utilities Water, sewer, trash, gas, electricity or internet you provide Use trailing bills and seasonal peaks, not a low single-month bill.
Routine maintenance Service calls, landscaping, pest control, cleaning and minor materials Separate ordinary maintenance from major replacements.
Repairs Recurring plumbing, electrical, appliance and turnover repairs Review work orders and inspection findings for a property-specific amount.
Management Percentage of collected rent, leasing fees and account charges Obtain the management agreement and include fees for renewals or inspections.
Leasing and advertising Listing, photography, tenant-screening and placement costs Model turnover frequency and any minimum per-lease charge.
Association dues HOA or condominium dues and approved assessments Read the budget, reserve study and meeting minutes for pending charges.
Licenses and compliance Rental licenses, inspections, permits and recurring certificates Confirm local schedules and renewal costs.
Accounting and administration Bookkeeping, tax-preparation support, software, bank and legal fees Include costs you will incur even if you self-manage.
Capital-expenditure reserve Future roof, HVAC, plumbing, electrical, appliances and exterior work Base the reserve on component age, inspection findings and replacement budgets.

Do not omit a cost because the seller did not pay it, because you plan to self-manage or because it did not occur last year. A self-management budget should still recognize the value of your time when comparing the property with a professionally managed alternative.

Fannie Mae distinguishes stabilized expenses from lease-up, rehabilitation and other short-term factors, and excludes non-recurring extraordinary expenses from a stabilized analysis. For your purchase decision, show both views: normalized ongoing operations and the actual first-year cash budget, including renovation, lease-up and one-time work.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 5: Calculate NOI without double counting

NOI measures the property before financing and income taxes:

NOI = EGI − recurring operating expenses

Most real-estate analyses include property taxes and insurance in operating expenses. If you do that, subtract only principal and interest and other financing costs below NOI. Some lender worksheets present a PITIA-style housing expense that combines principal, interest, taxes, insurance and association dues. Either presentation can work, but each item must be subtracted once, not twice.

NOI is not the same as taxable income. Depreciation and mortgage interest can affect taxes without being cash expenses in the NOI calculation, while principal repayment is a cash outflow that is not an operating expense.

Step 6: Subtract financing and property obligations

Determine the actual scheduled debt service from the proposed loan’s amortization schedule. Capture principal and interest, mortgage insurance, lender-required impounds, association dues and any owner-paid obligation not already included in operating expenses. If taxes, insurance or utilities were excluded from your NOI convention, add them here exactly once.

Pre-tax cash flow = NOI − scheduled debt service − owner-paid obligations not already included − required reserves

Show principal and interest separately when possible. Interest affects taxable income; principal reduces the loan balance and still consumes cash. Include balloon payments, adjustable-rate resets, interest-only periods and prepayment charges in the financing-risk section rather than assuming today’s payment lasts forever.

A worked example with explicit assumptions

The following numbers are hypothetical and demonstrate the mechanics; they are not market benchmarks. Assume a four-unit property with four leases or market rents of $1,500 per month, $100 of recurring parking income, a 5% vacancy and collection assumption, and no concessions.

Monthly item Calculation Amount
Scheduled unit rent 4 × $1,500 $6,000
Other recurring income Parking $100
Vacancy and collection loss 5% × $6,100 −$305
Effective gross income $6,100 − $305 $5,795
Property taxes Verified or estimated monthly amount −$700
Insurance Landlord and loss-of-rents policy −$250
Owner-paid utilities Water, sewer and trash −$300
Maintenance Routine service budget −$250
Management 8% × $5,795 −$464
Leasing and advertising Monthly turnover allowance −$100
Licenses and accounting Recurring allowance −$50
Capital reserve Component-replacement allowance −$300
NOI $5,795 − $2,414 $3,381
Principal and interest Loan payment −$2,200
Mortgage insurance Financing obligation −$100
Pre-tax cash flow $3,381 − $2,200 − $100 $1,081

On these assumptions, annual EGI is $69,540, annual operating expenses are $28,968, annual NOI is $40,572 and annual pre-tax cash flow is $12,972. Change the vacancy, insurance, management or reserve assumptions and the result changes immediately; that is why the worksheet should show a range rather than a single forecast.

Model the cash required at closing

A property can have positive monthly cash flow and still be unaffordable because the acquisition consumes more liquidity than expected. Build a separate sources-and-uses schedule containing:

  • Down payment and any equity contribution required by the lender.
  • Closing costs, lender fees, points, appraisal, inspection, title and legal charges.
  • Prepaid taxes, insurance, interest and escrow deposits.
  • Initial repairs, safety work, furnishing and planned renovation.
  • Utility deposits, license fees and turnover costs.
  • Operating and capital reserves that you will keep after closing.

IRS Publication 527 explains that some acquisition and settlement costs belong in the property’s tax basis rather than being deducted immediately as rental expenses. Keep your cash budget and tax basis schedule separate, and confirm treatment with a qualified tax professional because your facts and current rules control.

For a cash-on-cash return, state the denominator exactly. A common version is:

Cash-on-cash return = annual pre-tax cash flow ÷ total cash invested

Define total cash invested in your table, such as down payment plus closing costs plus initial repairs plus funded reserves. Do not compare one property using down payment alone with another using all-in cash.

Stress-test the deal before relying on the base case

Run separate cases so a favorable assumption cannot hide a fragile one. At minimum, test:

  • Lower achieved rent or a delayed lease-up.
  • Longer vacancy and higher collection loss.
  • Higher insurance premiums, deductibles or an uninsured exclusion.
  • A property-tax increase after purchase.
  • Management replacing self-management, including leasing fees.
  • A roof, HVAC, plumbing or electrical repair that exceeds the reserve.
  • Higher interest rates at refinance or an adjustable-rate reset.
  • A special assessment or a utility cost that tenants do not reimburse.

Present monthly and annual cash flow for base, downside and severe cases. Then solve for break-even points:

Break-even EGI = operating expenses + debt service + obligations not in NOI + required reserves

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Break-even occupancy = break-even EGI ÷ scheduled gross rent and recurring income

Break-even rent = (break-even EGI − other recurring income) ÷ total rentable units

Use the same expense convention in every formula. If taxes and insurance are in operating expenses, do not add them again to debt service.

Compare two properties on identical assumptions

When choosing between properties, copy the same vacancy method, management assumption, reserve policy and financing structure into both worksheets. Compare:

Metric Why it matters What to disclose
Monthly and annual pre-tax cash flow Shows liquidity after debt service Base, downside and severe cases.
NOI Measures property operations before financing List every operating expense and normalization adjustment.
Operating-expense ratio Shows how much of EGI is consumed by operations Operating expenses ÷ EGI; explain unusual one-time items.
Debt-service coverage Indicates the cushion between NOI and scheduled debt service NOI ÷ debt service; state whether reserves and taxes are handled outside NOI.
Break-even occupancy Shows how much of potential income is needed to cover obligations Use the same rent and expense definitions for both properties.
Cash invested and cash-on-cash return Relates cash output to the equity tied up State whether denominator includes closing costs, repairs and reserves.
Capital-expenditure exposure Reveals risk of large, irregular cash calls Record component ages, inspection findings and reserve balance.
Evidence quality Separates verified performance from seller projections Label leases, bills and deposits versus estimates.
Financing and liquidity risk Highlights rate resets, balloon terms and cash needed for surprises Show refinance assumptions and post-closing liquidity.

Neither Fannie Mae, HUD nor the IRS publishes one universal vacancy rate, expense ratio, cap-rate hurdle or cash-on-cash minimum for every property and market. Treat these metrics as decision tools, not automatic approval rules. Local evidence and sensitivity ranges are more useful than a market-wide percentage.

Verify stabilized operations and the first-year budget

Separate normal operations from the period immediately after purchase. A rehabilitation, tenant turnover or lease-up can depress first-year cash flow even when stabilized NOI looks healthy. Conversely, a seller may report unusually low repairs in a quiet year.

  1. Rebuild a trailing-year statement from bank deposits, invoices and utility bills.
  2. Remove clearly non-recurring extraordinary items from the stabilized view, documenting each adjustment.
  3. Add recurring costs that the seller did not incur, such as professional management, compliant insurance or a required license.
  4. Create a first-year schedule with vacancy during work, renovation draws, temporary utilities, leasing fees and reserves.
  5. Confirm that the acquisition budget leaves enough cash after closing to fund the first-year plan.

The stabilized view answers whether the property can work once normal; the first-year view answers whether you can safely reach that point.

Special cases that change the analysis

Owner-occupied three- or four-unit properties

HUD’s reference guide includes a program-specific self-sufficiency condition for three- and four-unit properties: net rental income should be at least the projected monthly mortgage payment. The exact requirement depends on the applicable program and underwriting context, so do not treat it as a universal investment threshold.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Owner-paid utilities and shared services

When one meter serves several units, allocate costs using actual bills and a defensible method. If a utility reimbursement is uncertain, keep it out of base income and test it as upside.

Loss-of-rents insurance

If coverage pays rent while units are unusable after a covered event, include the full premium in insurance and note waiting periods, limits and exclusions. Coverage does not eliminate deductibles, uninsured events or the need for liquid reserves.

Self-management

Do not set management expense to zero without a comparable scenario. Run one case with a professional manager and another that values your labor, leasing time, bookkeeping and emergency availability. The comparison shows whether the return depends on unpaid work.

Common analytical mistakes and fixes

  • Using gross advertised rent: replace it with signed leases, market evidence and an explicit loss allowance.
  • Applying a generic vacancy percentage: use local history and show sensitivity ranges; no universal rate is established.
  • Omitting capital reserves: inspect component age and fund replacements even when no major bill appeared last year.
  • Counting mortgage principal as an operating expense: keep NOI before financing, then subtract principal and interest in cash flow.
  • Double-counting taxes or insurance: choose an NOI convention and subtract each obligation once.
  • Trusting a seller’s normalized statement: reconcile to leases, deposits, invoices, bills and contracts.
  • Ignoring concessions and delinquency: inspect payment history and model actual collected cash.
  • Assuming the tax bill stays unchanged: investigate post-purchase assessment rules and stress a higher bill when warranted.
  • Comparing different cash denominators: define all-in cash invested before calculating cash-on-cash return.
  • Confusing tax deductions with cash flow: keep depreciation, basis and interest deductions in a tax schedule separate from cash expenses.
  • Relying on a single year: explain unusual events and show both stabilized and first-year budgets.

A practical offer decision

Before submitting an offer, save a version of the worksheet with source notes for every major input. The property is financially understandable when you can explain, in dollars, who pays each utility, how rent was verified, why the vacancy range is reasonable, what repairs are likely, how much cash remains after closing and how the deal performs under a credible downside case.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Proceed only if the downside case fits your liquidity and risk tolerance, not merely because the base case is positive. If break-even occupancy is close to 100%, a single vacancy can create a shortfall. If reserves are consumed by planned work, the apparent cash-on-cash return may not reflect the cash you must actually commit. A clear worksheet does not predict the future; it shows which assumptions deserve verification and how much room the property has when reality is less favorable.
