How to Analyze a Construction Company’s Free Cash Flow Before Buying Its Stock

Analyze a contractor’s free cash flow (FCF) as a multi-year cash-conversion problem, not as a single line on the income statement. Start with cash provided by operating activities, subtract only recurring maintenance capital expenditures, separate growth spending and asset-sale proceeds, then explain how retainage, contract assets, claims, change orders and project estimates caused cash to differ from reported profit. A company is investable only when normalized FCF remains credible after realistic collection delays, margin pressure and capex needs.

Define free cash flow before calculating it

There is no single GAAP line called free cash flow. It is a non-GAAP measure whose formula can change from one contractor to another. A construction-company annual report may define FCF as cash provided by operating activities less customary capital expenditures, plus proceeds from asset sales. For stock analysis, make your own definition explicit so two companies are compared on the same basis.

As an Amazon Associate I earn from qualifying purchases.

Item How to treat it Why it matters
Cash provided by operating activities Use the consolidated statement of cash flows and reconcile it to net income. It captures collections, vendor payments, payroll, taxes and working-capital movements.
Maintenance capital expenditures Subtract spending needed to keep current production capacity operating. This is the recurring cash investment an owner cannot avoid.
Growth capital expenditures Show separately rather than automatically treating all of it as maintenance. New plants, additional fleet or capacity expansion may be discretionary, but still consume cash.
Proceeds from asset sales Present separately; do not treat recurring equipment disposals as operating cash generation. A sale can temporarily lift FCF while reducing future operating capacity.
Acquisitions and financing flows Keep outside operating FCF and analyze them in the investment and financing sections. They affect leverage and share count, not the cash produced by existing contracts.

A practical owner-FCF formula is:

Owner FCF = cash provided by operating activities − maintenance capital expenditures.

Then show growth capex and asset-sale proceeds in separate lines. If management’s reported FCF includes all capex, acquisitions or asset sales, reconcile its definition to yours instead of accepting the headline number.

Begin with the statement of cash flows

Reconcile net income to operating cash

Read the indirect-method reconciliation line by line. Depreciation and amortization add back non-cash charges, but the most important construction adjustments are usually changes in operating assets and liabilities:

  • Accounts receivable: increases mean revenue has been recorded faster than cash has been collected.
  • Contract assets: increases can represent revenue and estimated earnings recognized before the right to bill becomes unconditional.
  • Inventories and work in process: cash is tied up before materials are incorporated into billable work.
  • Accounts payable and accrued liabilities: increases temporarily preserve cash; reversals can depress a later period.
  • Other operating assets and liabilities: investigate insurance recoveries, prepaid costs, taxes, deferred compensation and unusual settlements.

Do not label a working-capital source as permanent FCF until you understand whether it came from a durable improvement in billing and collections or from timing between reporting dates.

Build a three-to-five-year worksheet

Copy each year’s net income, operating cash flow, every material working-capital line, total capital expenditures, asset-sale proceeds, debt, interest expense and diluted share count. Add notes for major project completions, acquisitions, claim settlements and changes in accounting estimates. A single year can be distorted by a large customer payment or a delayed equipment purchase.

Granite Construction’s 2025 annual report illustrates the range a contractor can experience: net cash provided by operating activities was $468.916 million in 2025, $456.343 million in 2024 and $183.707 million in 2023. Capital expenditures were $138.3 million in 2025 and $136.4 million in 2024. Applying the owner-FCF formula before considering any growth-versus-maintenance split gives approximately $330.616 million for 2025 and $319.943 million for 2024; 2023 capital expenditures were not stated with those figures, so an equivalent FCF cannot be calculated from this set alone.

USD millions 2025 2024 2023
Net cash provided by operating activities 468.916 456.343 183.707
Capital expenditures 138.3 136.4 Not stated with the cited figures
Operating cash flow less stated capex 330.616 319.943 Not calculable from the cited figures

These calculations are not a forecast and do not establish that every dollar of capex is maintenance spending. They show why the source statements and the company’s definition must be kept visible.

Understand why reported profit can consume cash

Percentage-of-completion accounting

Many long-term construction contracts recognize revenue and gross profit as work progresses rather than when the customer pays. Under a cost-to-cost approach, progress is principally measured as costs incurred to date divided by estimated total costs at completion. If a project is 60% complete on that measure, a corresponding portion of expected revenue and profit may appear in the income statement even when billing rights and collections lag.

The estimate is only as reliable as the remaining-cost forecast. A small increase in expected labor, materials, subcontractor costs or schedule duration can reduce the final margin on a large contract. Re-read management’s current estimate against the prior quarter or year and look for margin fade, loss provisions and repeated revisions.

Contract assets

The FASB Staff Educational Paper on Topic 606 defines a contract asset as “an entity’s right to consideration in exchange for goods or services that the entity has transferred to a customer when that right is conditioned on something other than the passage of time.” In construction, that condition may be a future milestone, approval of a progress application or resolution of a contractual matter.

Construction Partners describes costs and estimated earnings in excess of billings as revenue recognized before the company is entitled to bill. A rising contract-asset balance is therefore not automatically bad, but it requires a cash-collection explanation. Compare contract assets with revenue, billings and subsequent cash receipts. Ask whether the balance converts to receivables on schedule or remains tied to disputed work.

Retainage

Retainage is cash withheld by a customer until a contractual milestone, completion or acceptance. It can make profitable work consume cash for months. Granite states that retainage rates in its contracts are typically 10% of monthly billings and can range from 5% to 10%.

Track retainage receivable as a percentage of revenue and compare it with prior years. A stable percentage may reflect normal contract terms; a sharp increase can signal a larger backlog of unfinished or unaccepted work. Read the aging, release conditions and any concentration by customer or project.

Claims and change orders

Approved change orders generally have stronger billing support than unapproved changes or affirmative claims. Yet percentage-of-completion estimates may include amounts management expects to recover. Granite’s 2025 annual report warns: “Our revenue, gross profit and the resulting operating cash flows can differ significantly from period to period due to a variety of factors, including project progression toward completion, outstanding contract change orders and affirmative claims, and the payment terms of our contracts.”

Separate approved change orders, unapproved change orders and claims in your notes. For each material item, identify the amount included in revenue or contract assets, the approval status, the customer’s position and the expected resolution date. Treat cash attributed to unresolved claims as lower-quality FCF until collection is demonstrated.

Reforecast the projects behind the numbers

Before accepting a contractor’s margin, rebuild the cost-to-complete logic for major jobs. Use the contract’s original value, approved modifications, costs incurred, estimated costs to finish, billed amount, contract asset or liability, recognized gross profit and cash collected. Then test four questions:

  1. Has the estimated total cost increased for labor, materials, equipment, subcontractors or schedule delays?
  2. Is the remaining gross margin consistent with the physical progress and current pricing environment?
  3. Are loss provisions being recorded promptly when a contract is expected to be unprofitable?
  4. Do claims and unapproved changes represent probable, measurable recoveries or merely management’s best-case estimate?

Backlog is not cash. Rank backlog by customer credit quality, contract type, margin visibility, geographic exposure, project size and time to completion. A large fixed-price project with thin margin and unresolved design changes can be riskier than a smaller cost-reimbursable project, even if both increase reported backlog by the same amount.

Separate maintenance capex from growth investment

Equipment fleets, asphalt or concrete plants, yards and technology systems require recurring replacement. Management may report one total capex figure even though part maintains capacity and part expands it. Read the property, plant and equipment note, depreciation schedule, fleet age, announced projects and management’s capex guidance.

Classify each major outlay:

  • Maintenance: replacement of worn trucks, machinery, plant components or safety systems required to deliver the existing workload.
  • Growth: new plants, additional fleet, geographic expansion or capacity added for future contracts.
  • Mixed: a replacement that also increases capacity; allocate it conservatively or present a range.

Use maintenance capex for owner FCF, but also show total capex so a buyer sees the cash required to pursue management’s growth plan. If asset-sale proceeds recur every year, investigate whether the company is monetizing surplus equipment or simply replacing assets at a different point in the cycle.

Measure FCF durability across years and peers

Calculate the following for at least three years and, where possible, for comparable contractors with similar project mixes. There is no universal healthy conversion threshold; the direction, causes and reversibility matter more than a single percentage.

Metric Calculation What to investigate
FCF margin Owner FCF ÷ revenue Whether margins survive inflation, project mix changes and capex cycles.
FCF/net income Owner FCF ÷ net income Persistent gaps caused by contract assets, receivables or unusual working-capital releases.
Operating-cash-flow conversion Operating cash flow ÷ net income Whether earnings repeatedly become cash without relying on payables growth.
Contract assets/revenue Contract assets ÷ revenue Growth in unbilled work and the speed of subsequent billing.
Retainage/revenue Retainage receivable ÷ revenue Cash locked until acceptance and exposure to delayed closeout.
Capex/revenue Total and maintenance capex ÷ revenue Asset intensity and the risk that reported FCF overstates reinvestment needs.
Net debt/FCF Interest-bearing debt less cash ÷ normalized FCF Ability to withstand a weak project year.
Interest coverage Operating profit or cash flow ÷ interest expense Whether debt service crowds out equipment renewal and working capital.

Explain seasonal reversals. A contractor may fund materials and payroll early in a project, then collect a large milestone payment near completion. Conversely, a year with unusually high cash flow may reflect claim settlements, customer advances or a one-time release of working capital.

Compare contractors on risk, not just FCF yield

Use a peer table with identical definitions and footnotes. Compare normalized FCF margin, operating-cash-flow conversion, contract assets and retainage as percentages of revenue, claims and change-order exposure, maintenance-capex intensity, leverage, liquidity, backlog quality, project mix, customer concentration and the frequency of estimate revisions or loss provisions.

Adjust for business model differences. Heavy civil, transportation, utility, specialty and building contractors can have different payment terms, equipment needs and seasonality. A higher FCF margin may simply reflect lower capital intensity or a year in which a major project completed. A lower margin may reflect deliberate growth investment rather than poor economics.

Stress-test normalized FCF

Do not value the stock on the best recent cash year. Build a base case from a representative multi-year period, excluding clearly nonrecurring claim receipts, asset-sale gains and working-capital releases. Then run explicit downside cases:

  • Margin case: reduce gross margin on fixed-price work to reflect labor, material or subcontractor overruns.
  • Collection case: delay conversion of contract assets, retainage and receivables by one or more billing cycles.
  • Working-capital case: assume revenue growth requires additional receivables, inventory and mobilization cash.
  • Capex case: raise maintenance spending for an aging fleet or include a required plant replacement.
  • Claim case: remove unapproved claims and change-order amounts until they are approved and collected.

For each case, record revenue, operating margin, operating cash flow, maintenance capex, normalized FCF, net debt and interest coverage. The goal is not a precise forecast; it is to find the assumptions under which the equity thesis breaks.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Connect normalized FCF to valuation

Start with normalized owner FCF, not the latest quarter. A simple equity-value check divides the market value of common equity by normalized FCF. An enterprise-value check adds net debt to equity value and divides by normalized FCF, while recognizing that debt holders have priority claims on cash.

Use a range rather than a single multiple. The low end should reflect delayed collections, weaker margins, higher maintenance capex and unresolved claims. The high end requires evidence of durable cash conversion, conservative project estimates and manageable leverage. If the stock looks cheap only when asset-sale proceeds, growth-capex omissions or uncollected claims are included, the apparent discount is not a margin of safety.

Also examine share-count changes. Stock-based compensation, equity issuance for acquisitions or buybacks funded with debt can alter per-share FCF even when total FCF is stable. Divide normalized FCF by the diluted share count you expect after planned compensation and financing actions.

A repeatable pre-purchase workflow

  1. Collect filings: obtain at least three annual reports and the latest interim report, including cash-flow statements, contract notes, debt, capex and backlog disclosures.
  2. Write the formula: define operating cash flow, maintenance capex, growth capex and asset-sale treatment before entering numbers.
  3. Reconcile cash: bridge net income to operating cash flow and flag receivables, contract assets, inventories, payables and accrued liabilities that moved unusually.
  4. Map contract economics: review percentage-of-completion assumptions, estimated costs to complete, margin revisions, loss provisions, billings and collections.
  5. Quantify trapped cash: calculate contract assets and retainage as percentages of revenue, then read release conditions and aging.
  6. Classify capex: separate sustaining replacements from expansion, and show asset-sale proceeds independently.
  7. Normalize: remove one-time settlements, reverse temporary working-capital benefits and use a representative project mix.
  8. Stress-test: model lower margins, slower collections, higher working capital and capex overruns.
  9. Value the equity: compare market value and enterprise value with stressed normalized FCF, then check net debt and interest coverage.
  10. Set monitoring triggers: track contract-asset growth, retainage aging, estimate revisions, loss provisions, claims approvals, capex guidance and quarterly cash reversals.

Red flags that deserve a documented explanation

  • Net income rises while operating cash flow falls for several periods.
  • Contract assets or unbilled costs grow faster than revenue without subsequent billing evidence.
  • Retainage increases because projects remain unaccepted or closeout disputes multiply.
  • Unapproved claims and change orders make up a growing share of earnings.
  • Gross margins fade repeatedly as projects approach completion.
  • Operating cash flow depends on rising accounts payable or accrued liabilities.
  • Management reports strong FCF while excluding a recurring fleet or plant replacement program.
  • Asset-sale proceeds recur because equipment is being sold to fund ordinary cash needs.
  • Backlog grows but shifts toward fixed-price, low-margin or concentrated customer work.
  • Debt, interest expense or diluted shares rise faster than normalized FCF.

Illustrative retainage example

Consider a hypothetical contract with $10 million of monthly billings and a 10% retainage clause. The contractor may record the work as revenue under its progress estimate while $1 million of that month’s billing remains withheld until a milestone or acceptance. If labor, suppliers and equipment must be paid immediately, the project can be profitable on paper and still use cash. The example is arithmetic, not a forecast for any company; actual rates, release dates and dispute rights come from each contract.

Bottom line for a stock buyer

Trust a construction company’s FCF only after you can explain the bridge from profit to cash, the timing of contract assets and retainage, the quality of claims and change orders, and the amount of capex needed to maintain operations. Judge several years together, normalize project timing and test a downside case. A strong single-year cash number is evidence; it is not yet a durable owner return.
