How the Federal Reserve Uses Economic Data to Set Interest Rates

The Federal Open Market Committee (FOMC) sets the target range for the overnight federal funds rate. It does not follow a single inflation or unemployment rule. Before each decision, policymakers combine labor-market data, inflation trends and expectations, spending, investment, financial conditions, international developments, forecasts, and qualitative reports. They compare the outlook with the Federal Reserve’s dual mandate—maximum employment and stable prices—and then judge whether the risks call for a rate increase, a cut, or no change.

Because monetary policy affects the economy with a delay, the FOMC looks forward rather than reacting mechanically to the latest monthly release. Its decision is a risk-management judgment under uncertainty, communicated through a policy statement, a press conference, minutes, and periodic projections.

What the FOMC actually sets

The FOMC normally meets eight times a year and sets a target range for the federal funds rate. This is the overnight interest rate at which depository institutions lend balances to one another. The committee’s target is a range, not a rate charged directly to households.

Changes in that target normally influence other short-term market rates and broader financial conditions. Mortgage rates, credit-card rates, business-loan pricing, bond yields, exchange rates, and asset prices can all respond, although each is also affected by market expectations, credit risk, supply and demand, and other forces. The FOMC therefore controls one important policy instrument rather than every interest rate in the economy.

At a scheduled meeting, the committee chooses among three broad stances:

Decision Typical rationale What policymakers are weighing
Raise the target range Demand or inflation pressures appear too strong, or inflation risks are becoming persistent. Whether more restraint is needed and how much earlier tightening has yet to affect activity.
Hold the target range The existing stance appears consistent with the outlook, or uncertainty makes waiting valuable. Whether inflation is progressing toward 2 percent and employment is cooling or stabilizing.
Lower the target range Inflation is moving toward the goal while demand or employment is weakening, or risks to the outlook have shifted. Whether easing would support activity without reigniting persistent price pressure.

These are not automatic responses to one number. The same unemployment rate or inflation reading can support different choices depending on its trend, causes, revisions, expectations, and interaction with the rest of the economy.

The mandate behind every rate decision

Maximum employment

Federal law gives the Federal Reserve a mandate to promote maximum employment and stable prices. “Maximum employment” is not a fixed unemployment target. The Federal Reserve’s 2026 strategy statement says the maximum level cannot be measured directly and changes with nonmonetary factors in the labor market, such as demographics, participation, matching between workers and jobs, and the economy’s productive structure.

Consequently, policymakers examine a broad set of labor indicators rather than declaring success or failure from a single payroll report. They assess employment gains, unemployment, labor-force participation, job vacancies, wage growth, hours worked, layoffs, and whether labor demand is cooling abruptly or gradually. The relevant question is how labor conditions are likely to evolve relative to sustainable maximum employment.

Stable prices

The FOMC’s longer-run inflation goal is 2 percent, measured by the personal consumption expenditures (PCE) price index. Policymakers also monitor core PCE, consumer price indexes, producer price indexes, detailed subcategories, and surveys or market measures of longer-term inflation expectations.

Monthly inflation can be noisy. Officials look for movement over several months and investigate whether changes reflect temporary factors—such as a volatile energy or goods category—or broader, persistent pressure. They also consider whether inflation expectations are remaining anchored near the goal. A single unexpectedly high or low report can change the outlook, but it does not mechanically dictate the next vote.

What economic data the Fed watches

Labor-market conditions

Employment data show whether demand for workers is strengthening, moderating, or weakening. The FOMC compares payroll growth, unemployment, participation, vacancies, wage trends, hours, and layoffs with estimates of sustainable employment. It also considers revisions and differences among surveys. A cooling labor market may be consistent with a soft landing if it is gradual; a sudden deterioration raises a different set of risks.

Inflation and expectations

The committee tracks headline and core PCE inflation, consumer and producer prices, and the behavior of individual components such as housing, services, goods, and energy. It asks whether price increases are broad-based, whether businesses are passing through costs, and whether wage and productivity trends are compatible with 2 percent inflation over time.

Longer-term expectations matter because they can influence wage setting, contracts, pricing, and spending. Policymakers therefore compare survey expectations and market-based measures with actual inflation, while recognizing that each measure has limitations.

Output, household spending, and business investment

Real gross domestic product (GDP) growth describes overall production, but the committee also examines the parts of demand. Household consumption indicates whether income, wealth, credit, and confidence are supporting purchases. Business investment reveals how firms are responding to sales prospects, financing costs, inventories, and productivity opportunities.

These indicators help estimate future pressure on resources. Strong spending and investment can sustain hiring and inflation; weakening demand can reduce pressure, sometimes with a delay. Productivity is relevant because faster productivity growth can allow output and wages to rise with less inflation pressure.

Financial conditions

Financial conditions include market interest rates, credit availability, lending standards, asset prices, and exchange-rate effects. A policy rate can be unchanged while conditions tighten or loosen because bond yields, equity prices, credit spreads, or bank lending standards move. The FOMC assesses whether those developments amplify or offset its intended stance.

International developments

Events outside the United States can alter domestic demand, supply chains, commodity prices, capital flows, and exchange rates. Foreign growth, financial stress, geopolitical shocks, and disruptions to trade can therefore change the risks to U.S. employment and inflation even when domestic data have not moved much.

Qualitative intelligence from the Beige Book

The Beige Book is published eight times a year. The 12 Federal Reserve Banks compile mostly qualitative information from directors, businesses, community organizations, economists, market experts, and other contacts. It can reveal regional differences and emerging trends before they appear clearly in statistical releases.

The Beige Book is not a random survey of every business and is not a statement of Federal Reserve officials’ views. Its value is the detail supplied by curated contacts: for example, reports of softer hiring, unusual input-cost pressure, changing consumer behavior, or tighter credit in a particular region.

How evidence becomes a policy decision

  1. Assemble current evidence. Staff and policymakers review data releases, financial-market information, surveys, business contacts, and international developments. Staff materials known as Tealbook A cover current economic and financial conditions and forecasts. Tealbook B presents monetary-policy strategies and alternatives.
  2. Build an outlook. Participants estimate where inflation, employment, growth, and financial conditions are heading. They account for policy lags: a rate change affects borrowing and spending first, with effects on hiring, output, and prices arriving later.
  3. Compare the outlook with the mandate. The central question is whether the projected path is consistent with maximum employment and 2 percent PCE inflation over the longer run, not whether the latest data point has reached a particular threshold.
  4. Evaluate risks and uncertainty. Policymakers consider upside and downside risks, data revisions, model uncertainty, possible supply shocks, and the chance that previous policy has not yet fully worked through the economy. The balance of risks can favor a hike, a hold, or a cut.
  5. Select and communicate the stance. The FOMC sets the target range and publishes a statement explaining its assessment. After scheduled meetings, the Chair holds a press conference. The wording provides clues about how officials view incoming data and the likely reaction function, but it is not a promise about a future meeting.

Why forecasts matter as much as current readings

Monetary policy is forward-looking because interest-rate changes work with lags. If officials waited until inflation or employment had already moved far from the desired path, policy would arrive too late. Forecasts help them decide how much restraint or support is likely to be needed in advance.

The Summary of Economic Projections (SEP) is released four times a year, at meetings that include quarterly projections. It reports participants’ projections for real GDP growth, the unemployment rate, PCE inflation, core PCE inflation, and the appropriate federal-funds-rate path for the current year, subsequent years, and the longer run.

SEP element How to read it
Economic projections Participants’ conditional views of growth, unemployment, and inflation under their own assessment of appropriate policy.
Federal-funds-rate path A projection of the rate each participant considers appropriate, not a commitment by the committee.
Median The middle projection in the distribution; it is not a vote, a promise, or an official forecast issued by the FOMC as a single entity.
Longer-run values Where a participant expects variables to converge over time—perhaps five or six years—assuming appropriate policy and no further shocks.

For example, the September 2024 SEP median projected an appropriate federal-funds rate of 4.4 percent for 2024, 3.4 percent for 2025, 2.9 percent for 2026, 2.9 percent for 2027, and 2.9 percent over the longer run. Those figures described participants’ conditional projections at that meeting; they were not a guaranteed schedule.

How a rate change reaches households and firms

The federal funds rate is an overnight interbank rate, so the transmission to consumers and companies is indirect. When the target range changes, other short-term rates and market expectations normally adjust. Banks may reprice variable-rate loans and deposits; bond markets may change the cost of longer-term borrowing; lenders may tighten or loosen approval standards.

  • Credit cards and variable-rate debt: Rates commonly respond more quickly because many balances are linked to short-term benchmarks or repricing formulas.
  • Mortgages: Adjustable-rate mortgages can react to benchmark changes, while fixed mortgage rates depend heavily on longer-term bond yields and expectations about future policy and inflation. A policy cut does not guarantee an immediate or equal decline in every mortgage rate.
  • Business loans: Floating-rate credit can become cheaper or more expensive quickly. Fixed-rate financing depends on market yields, credit spreads, and the borrower’s risk.
  • Household and business demand: Lower borrowing costs can support purchases, housing activity, and investment. Higher costs generally restrain those activities.
  • Employment and prices: Changes in demand can influence hiring, wages, output, and eventually inflation, but the timing varies and other forces—such as supply disruptions or fiscal policy—also matter.

Because these channels operate at different speeds, the FOMC must judge how much of an earlier move is still working through the economy. That is one reason officials may hold the target range even when current data appear to point in opposite directions.

What to watch before an FOMC meeting

Readers trying to anticipate a decision should organize new information around the same questions policymakers use:

  • Inflation direction and persistence: Is PCE and core inflation moving toward or away from 2 percent? Are pressures broad or concentrated in temporary categories?
  • Employment balance: Are labor conditions consistent with maximum employment? Is cooling orderly, or are unemployment and layoffs rising abruptly?
  • Demand and growth: What do GDP, household spending, business investment, and productivity imply about future resource pressure?
  • Financial conditions: Are market rates, credit availability, asset prices, or exchange rates reinforcing or offsetting the current policy stance?
  • Risks and lags: Could a shock change the outlook? How much effect from earlier tightening or easing has yet to appear?

This framework is more reliable than treating one jobs report, inflation release, or market move as a signal that determines the next decision.

How the Fed explains and reviews its decisions

The FOMC normally issues a statement after each of its eight scheduled meetings. The Chair’s press briefing provides additional explanation and answers questions about the outlook and risks. Minutes are published about three weeks later, giving a fuller account of the discussion. Full meeting transcripts are released after a five-year lag.

The Federal Reserve’s monetary-policy index lists recent statements, minutes, and projections, but those documents are time-sensitive. Policy rates, economic readings, and projections can change at every meeting, so any current explanation should be checked against the latest statement and, when available, the latest SEP.

The practical takeaway

The Fed sets interest rates by matching a forward-looking assessment of the economy against its dual mandate. Employment and inflation are central, but GDP, spending, investment, productivity, financial markets, international events, expectations, and regional business intelligence all shape the assessment. The final choice reflects judgment about timing, uncertainty, and the balance of risks—not a mechanical formula. Rate changes then work indirectly and gradually through borrowing costs and financial conditions, which is why the effects on mortgages, credit cards, businesses, jobs, and prices are neither immediate nor identical.
