The loss is netted against realized capital gains on your tax return. If losses still exceed gains, an individual generally may use up to $3,000 of the excess against ordinary income in a year ($1,500 for married filing separately), carrying unused losses into later years. The main risk is the wash-sale rule: buying a substantially identical investment within 30 days before or after the loss sale can defer the loss instead of allowing it now.
What tax-loss harvesting actually changes
Tax-loss harvesting applies to investments in a taxable brokerage account, not to gains and losses that remain unrealized. You sell a tax lot for less than its adjusted basis, creating a realized capital loss. The Internal Revenue Service then nets that loss against your realized capital gains on Form 8949 and Schedule D.

Because the sale is followed by a replacement purchase, the objective is not to abandon the asset allocation. It is to keep similar market exposure while avoiding a replacement that is “substantially identical” under the wash-sale rules. The replacement may track a different index, use a different security type or follow a different methodology; whether two holdings are substantially identical is fact-specific and may require tax-professional review.
Harvesting is a timing strategy, not a permanent elimination of tax. A replacement position can later produce a taxable gain, and the value of a loss depends on your current gains, tax bracket, transaction costs and future plans.

How the capital-gain netting process works
1. Realize the loss
Suppose a tax lot has a basis of $10,000 and you sell it for $7,000. The $3,000 difference is a realized capital loss. The trade date, proceeds and basis must be retained for reporting.
2. Net losses against realized gains
Capital losses first enter the capital-gain netting process. If you realized $5,000 of gains during the year and the example loss is $3,000, the net result is $2,000 of capital gain rather than $5,000. The tax rate that applies depends on the resulting gain, your holding periods and your taxable income.
For individuals, the principal federal net-capital-gain rate bands are 0%, 15% and 20%, subject to taxable-income thresholds and exceptions. These are rates for the net result, not a promise that every transaction will receive one of them; ordinary-income rates, state taxes and special rules can also affect the bill.

If total capital losses exceed total capital gains, the excess can generally reduce ordinary income only up to the annual limit. IRS Topic 409 (2025) states: “If your capital losses exceed your capital gains, the amount of the excess loss that you can claim to lower your income is the lesser of $3,000 ($1,500 if married filing separately) or your total net loss shown on line 16 of Schedule D.”

Any loss that cannot be used in the current year is carried forward for use in later tax years under the capital-loss rules. Keep the carryforward schedule with your tax records so it is not lost when accounts or tax software change.
The 30-day wash-sale rule is the critical constraint
IRS Publication 550 defines a wash sale as selling stock or securities at a loss and buying or otherwise acquiring substantially identical stock or securities within 30 days before or after the sale. That creates a 61-day window: the 30 days before the sale, the sale date, and the 30 days after it. The rule can also cover a contract or option to acquire the security.
When a wash sale applies, the loss is generally disallowed for the current deduction. Instead, it is added to the basis of the replacement position, deferring the tax effect until that position is disposed of in a transaction that is not itself a wash sale. The holding period of the replacement can also be affected under the wash-sale rules.

Why the sale date alone is not enough
Checking only the account in which you sold is unsafe. Review purchases in every account you and your spouse control during the entire 61-day window, including IRAs and 401(k)s. Broker systems may not see trades at another institution, and an automatic dividend reinvestment or recurring investment can create an unintended acquisition.

What counts as “substantially identical”
There is no universal published test that resolves every pair of securities. Two funds with different names are not automatically safe, and two securities that track similar markets are not automatically identical. Compare the underlying index or portfolio, security type, issuer, rights and other relevant features. When the substitute is a close replacement, document the analysis or obtain professional advice before trading.
How to preserve your portfolio exposure
Use a deliberate substitute
Choose a replacement that keeps the desired asset-class exposure but is not substantially identical. For example, an investor may evaluate a fund following a different index construction or methodology rather than immediately buying the same fund back. The substitute can have different tracking error, fees, holdings, dividend behavior or risk, so review those differences before placing the order.
Respect the time window
Do not repurchase the sold holding during the 30 days after the sale, and look back 30 days before the sale for purchases that could already trigger a wash sale. If you need to return to the original investment, wait until the window has closed and verify that no automated purchase will occur in the meantime.

A substitute that moves differently from the original can change your stock, bond, sector or geographic weights. After the trade, compare the portfolio with your target allocation, concentration limits and risk tolerance. Also check dividend schedules and any planned holding-period milestone; selling can interrupt income or reset the timing of a future long-term gain.

A documented harvesting workflow
- Inventory taxable tax lots. List each holding’s adjusted basis, unrealized gain or loss, acquisition date, current value and lot-level accounting method. Separate short- and long-term lots where your records do so.
- Estimate the tax value. Compare available realized gains, expected losses, your federal and state brackets, transaction commissions, bid-ask spreads and the period you expect to hold the replacement. A loss with no current gains may have limited immediate value beyond the annual ordinary-income deduction.
- Screen for wash-sale activity. Search all accounts you and your spouse control for purchases, options, contracts and automatic reinvestments during the 61-day period. Do not assume your broker can monitor outside accounts.
- Place and record the sale. Save the trade date, number of shares, proceeds, basis, account and reason for selecting the lot. Keep the confirmation even if the broker later supplies a consolidated tax form.
- Buy the substitute. Select a security that provides the intended exposure without being substantially identical. Record the substitute’s identifier, methodology, expected tracking difference and purchase date.
- Review the resulting portfolio. Check allocation, concentration, volatility, tracking error, fees, spreads, dividends and any drift caused by the replacement.
- Report and retain records. Report the sale on Form 8949 and Schedule D, including any wash-sale adjustment. Retain basis records and a calendar reminder for the end of the 61-day window.
When harvesting helps—and when it can backfire
- It can help when: you have realized gains to offset, the loss is large enough to matter after trading costs, the substitute can maintain your strategy, and the tax benefit is worth more than the risk of tracking difference or a future timing change.
- It may add little value when: you have no gains, the loss is small, transaction costs consume the benefit, or your only likely use is the annual ordinary-income deduction.
- It can backfire when: a wash sale defers the loss, an automatic purchase creates an unrecognized replacement, the substitute takes on unintended risk, frequent trades widen spreads, or selling interrupts a dividend or a planned long-term holding period.
Tax savings depend on your complete federal and state profile and on future gains. A strategy that lowers this year’s bill can produce a different tax result when the replacement is eventually sold.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Do-it-yourself, advisor and automated approaches
The approaches differ mainly in monitoring and implementation, not in whether the tax law applies. None of the cited brokerage or advisory programs guarantees a tax result.
| Approach | Account monitoring | Replacement and trading method | Tax-lot and rebalancing control | Costs and limitations |
|---|---|---|---|---|
| Do it yourself | You must review every account you and your spouse control, including outside brokers, IRAs and 401(k)s. | You choose the substitute and decide when to trade; the substantially-identical analysis is your responsibility. | Potentially precise lot selection, but you must maintain the records and restore target weights. | Commissions, bid-ask spreads and your time; no service guarantee. |
| Human advisor | An advisor may see the accounts you disclose, but outside-account monitoring varies. Vanguard says it does not generally monitor an investor’s overall tax situation. | The advisor can coordinate replacement ETFs or other holdings and incorporate your allocation plan. | May combine harvesting with rebalancing and lot controls; implementation depends on the mandate. | Advisory fees, fund expenses and trading costs; advice is not a guarantee of tax savings. |
| Automated program | Automation typically covers accounts inside the program. Schwab states that its algorithms do not monitor the type and amount of your capital gains. | Rules may review positions and select replacement ETFs according to a preset methodology. | Consistent thresholds and rebalancing, but less discretion over unusual lots or personal circumstances. | Program fees, fund expenses, spreads and possible tracking error; eligibility and account coverage vary. |
| Educational or planning tool | Usually depends on the data you enter; it cannot see undisclosed accounts. | Provides scenarios or reminders rather than executing a legally reviewed replacement. | Useful for estimating lots and documenting decisions, but you remain responsible for trades and reporting. | Outputs are not individualized tax advice and cannot guarantee a tax result. |
Fidelity provides educational material and a tax-loss-harvesting tool, while program availability, fees, eligibility and account coverage can change. Treat any algorithm’s suggestion as an input to your review, not as a determination that a replacement is legally safe.
Reporting and recordkeeping details
Use Form 8949 to list applicable sales and adjustments, then carry the totals to Schedule D. A wash-sale adjustment changes the amount of loss reported for the affected transaction; retain the broker statement and your own cross-account review. Basis records are especially important when a disallowed loss is added to a replacement position or when a broker does not have complete information about another account.
Best Value
Keep a simple log containing the original lot, sale date, proceeds, basis, realized loss, accounts checked, substitute selected, purchase date and the date the 61-day window ends. Save evidence of automatic-investment settings being disabled or reviewed. This documentation helps reconcile a broker’s Form 1099-B with the transactions you actually made.
A numerical example
An investor realizes $8,000 of gains in a taxable account and sells a losing lot for a $5,000 loss. The net capital gain is $3,000, so only that net amount remains to be considered under the applicable capital-gain rates. If the investor instead had $2,000 of gains and a $5,000 loss, the $3,000 excess would generally be eligible to reduce ordinary income, assuming no wash sale and the other tax-return requirements are met. A larger excess would not all be deductible in the current year; the unused amount would carry forward.
In either case, buying the same security within the 61-day wash-sale window could disallow the current loss and add it to the replacement basis. The arithmetic therefore matters only after the replacement trade and all related accounts have been checked.
Questions to answer before placing the order
- Which exact tax lot am I selling, and what is its adjusted basis?
- How much realized gain or loss do I already have this year?
- What federal and state tax rates and filing status apply to me?
- Have I, my spouse or an account I control bought the same or a substantially identical security in the 30 days before the sale?
- Will any dividend reinvestment, recurring purchase, option or contract occur during the 30 days after the sale?
- What substitute preserves the intended exposure, and what tracking error, fees, spreads, dividends and risks does it introduce?
- Can I document the trade and report it correctly on Form 8949 and Schedule D?
Tax-loss harvesting works best as a controlled portfolio-management decision: realize a loss only when its tax value exceeds its costs and risks, use a documented non-substantially-identical replacement, monitor every relevant account through the full 61-day window, and verify the result with a qualified tax professional when securities or circumstances are close.
