A swap changes the pool’s balances and therefore its quote; outside traders then push that quote back toward prices on other venues. Stablecoin-focused curves put most of their liquidity near the intended peg, so ordinary-sized trades can execute with less price impact than they would in a general-purpose pool.
What a stablecoin liquidity pool actually does
A liquidity pool is a smart contract that custody-holds token inventory for trading. In the basic two-token model, the contract stores reserves of two ERC-20 assets. A trader sends one token to the contract and receives the other according to the pool’s pricing rule. The contract updates both balances immediately, and the new reserve ratio becomes the basis for the next quote.

This replaces the traditional order-book workflow. There is no queue of individual bids and asks that a dealer must maintain. Instead, an automated market maker (AMM) is a set of contracts that anyone can use to swap tokens, provide liquidity, or create a market directly onchain. The Bank for International Settlements describes AMMs as a way for decentralized exchanges to dispense with limit order books and the dealership model.

How an AMM sets a quote
Constant-product pricing
The best-known AMM rule is the constant-product invariant, commonly written as x × y = k. Here, x and y are the quantities of the two tokens in the pool and k is the product the contract seeks to preserve, apart from fees and implementation details.
Suppose a pool starts with 1,000 units of token A and 1,000 units of token B. Its reserve ratio implies a price near one A for one B. If a trader adds A and removes B, the pool now contains more A and less B. To preserve the invariant, the next B bought with A must be more expensive in A terms. The quote moves automatically after every trade.
Price impact is therefore a function of trade size relative to active reserves. A small swap against a deep pool moves the ratio only slightly. The same swap against a shallow pool moves it much more. The displayed price before a transaction is not a promise that every unit will execute at that price; the trader receives an execution price that reflects the curve across the entire trade, plus the protocol fee and network costs.

An AMM quote is a local consequence of inventory, not an independent valuation. If one side of a pool is drained, the contract still produces a quote, but that quote becomes increasingly unfavorable for anyone trying to buy the scarce asset. “Liquidity” therefore means usable inventory close to the current price, not merely a large total-value number somewhere in the protocol.

Why stablecoin pools use a different curve
StableSwap-style design
Stablecoin pairs are expected to trade near the same value, so a constant-product curve spends substantial capital on prices that are unlikely to be used. A stablecoin-optimized design, such as StableSwap, changes the curve’s shape to concentrate liquidity around the peg. Curve documentation describes StableSwap as an AMM optimized for assets pegged to the same value, including common dollar stablecoins.
Near the peg, the curve behaves more like a deep, relatively flat exchange. A trader can swap meaningful amounts while moving the implied price only modestly, provided enough active liquidity remains. Farther from the peg, the curve becomes steeper. That protects the pool from giving away the remaining inventory at an unrealistically favorable rate if one token begins to lose its peg.
When a stablecoin curve stops being appropriate
The design assumes the assets remain correlated. If a token trades materially below or above its target value because its reserves, issuer, or redemption mechanism is questioned, the pool cannot manufacture parity. Trades will consume the mispriced side of the pool, and the curve will reflect the imbalance. A pool optimized for near-equal assets can become especially exposed when the market’s assumption of equal value breaks.
Who supplies the inventory?
Liquidity providers
Liquidity providers (LPs) deposit the assets that traders need. In a simple full-range pool, an LP supplies both tokens and receives a proportional claim on the pool. Each swap pays a fee, and the LP’s share entitles them to a portion of fees and of the remaining reserves, according to the pool’s rules.

LPs are not passive lenders in the usual sense. Every trade changes the composition of their position. If traders buy token B from the pool, the contract holds more token A and less B. An LP withdrawing later may receive a different mix from the one deposited, even when the position’s dollar value has changed little.
Concentrated-liquidity LPs
In a concentrated-liquidity design, the LP chooses a lower and upper price boundary. Capital is active only while the market price lies inside that interval. The contract divides the price axis into tick intervals and consumes liquidity as trades move through successive ticks.
A narrow range can make a given amount of capital highly effective around a stablecoin peg, improving execution for traders in that region. The trade-off is management: if the price leaves the range, that liquidity stops earning swap fees until the LP repositions it. A wider range stays active across more prices but spreads the same capital more thinly.

| Liquidity approach | Where capital is active | Main benefit | Main cost |
|---|---|---|---|
| Full-range | Across the protocol’s entire supported price span | Less frequent rebalancing and continuous availability | Lower capital efficiency near the peg |
| Concentrated range | Only between the LP’s selected lower and upper prices | Deeper liquidity and potentially lower price impact in the chosen band | Requires monitoring; earns no fees while out of range |
| Stablecoin-optimized curve | Dense around the expected peg, with steeper pricing away from it | Efficient swaps for closely related assets | Greater sensitivity to a depeg or broken correlation |
What market makers and arbitrageurs do
Arbitrage restores alignment
Pool prices rarely match every external venue continuously. If a pool lets traders buy a stablecoin for less than its price elsewhere, an arbitrageur can buy from the pool and sell externally. That trade removes the underpriced asset from the pool and adds the other asset. The reserve ratio moves until the price difference is small enough that fees, gas, and execution risk consume the opportunity.

The reverse happens when the pool price is too high. Arbitrageurs sell the expensive asset into the pool and withdraw the cheaper one elsewhere. In both directions, their profit-seeking trades link the AMM to broader markets. They do not guarantee that the peg will hold; they transmit information and inventory between venues.
Inventory changes are the hidden result
After arbitrage, the pool may be closer to the external price but hold a less balanced inventory. During a depeg, for example, traders may remove the token that still appears valuable and leave the weakening token behind. LPs then own a position with a different asset mix and potentially greater exposure to the failing peg.
Professional market-making activity
Trading firms, market makers, and sophisticated searchers can supply liquidity, route trades, or arbitrage across pools. Their activity tends to reduce persistent price gaps, but it also competes for fee revenue and can react faster than a retail LP. The AMM remains permissionless: anyone can trade against the contract, while specialized participants decide whether the expected spread or fee justifies transaction costs and risk.

How a swap is priced from start to finish
- Quote request: A wallet or router reads the pool’s current reserves, fee, curve parameters, and any active liquidity boundaries.
- Path selection: If several pools or token pairs can connect the input and output, a smart-order router compares routes, fees, available depth, and estimated price impact.
- Slippage protection: The trader sets a minimum amount to receive or a maximum amount to pay. The transaction reverts if the onchain state has moved beyond that limit before execution.
- Reserve update: The contract transfers in the input token, calculates the output under its invariant, deducts the fee, and transfers out the other token.
- New market state: Reserves, active ticks, and the implied quote change immediately. Every later trader sees this updated state.
A route through multiple pools can improve execution when no single pool is deep enough, but each hop adds fees, gas usage, and another contract whose state can change. The best route is therefore the one with the lowest total execution cost, not necessarily the pool showing the best headline price.

Stablecoin pools versus ordinary volatile-asset AMMs
| Characteristic | Stablecoin-focused pool | General volatile-asset pool |
|---|---|---|
| Expected relationship | Assets target the same or closely related value | Assets can move independently and substantially |
| Curve shape | Hybrid or StableSwap-style concentration near the peg | Often constant-product or another broad-range invariant |
| Where liquidity is most useful | Near the peg and normal conversion sizes | Across a much wider possible price range |
| Typical price impact near the intended region | Low when active liquidity is deep and the peg holds | Depends heavily on reserve depth and trade size |
| Primary LP challenge | Depeg, changing correlations, and range maintenance | Large relative-price moves and divergence from the deposited mix |
| Arbitrage role | Pulls pool prices toward the peg and external stablecoin markets | Tracks a freely moving market price between venues |
“Stablecoin” does not mean risk-free or permanently interchangeable. Different tokens can have different issuers, collateral, redemption rules, legal exposures, and liquidity conditions. A pool treats the assets according to its mathematical rule; it does not verify that either token will retain a dollar value.
How LP returns are created—and why they can disappoint
Trading-fee income
Each swap normally pays a fee set by the pool or its fee tier. LPs earn the portion allocated to liquidity, pro rata to their active share. Revenue depends on actual trading volume, the fee rate, competition from other pools, and how long the LP’s capital remains active.
Divergence or impermanent loss
If the relative market price of the two tokens changes, holding them separately can outperform the pool position. Arbitrage causes the AMM to sell the appreciating asset and accumulate the depreciating one as prices move. The resulting difference is commonly called divergence loss or impermanent loss. It is not guaranteed to disappear merely because the assets are labeled stablecoins; a depeg or persistent spread can create substantial divergence.
Concentration and rebalancing burden
A narrow range can earn more fees per dollar while the market remains inside it, but the LP must monitor price, gas costs, and inventory. Repositioning too often can consume the additional fee income. Full-range liquidity reduces that operational burden at the cost of less density around the current price.
Risks that can interrupt “always tradable” liquidity
- Stablecoin depeg: If one token loses its intended value, traders may rapidly remove the stronger asset and leave the weaker one in the pool.
- Smart-contract exploit: A bug in the pool, token, router, or upgrade mechanism can make reserves inaccessible or mispriced.
- Oracle or routing failure: A faulty price feed or route calculation can produce an unsafe quote or send a trade through an unexpectedly thin pool.
- Chain congestion: Delayed transactions and changing gas prices increase the chance that a quoted route is stale before it executes.
- Liquidity withdrawal: LPs can remove capital, leaving less depth and increasing price impact for everyone else.
- Range exhaustion: Concentrated liquidity earns no swap fees once price moves outside its selected interval.
- Token-specific risk: Freeze functions, transfer taxes, blocked addresses, or redemption limits can prevent an otherwise valid swap.
Protocol versions, fee tiers, active ranges, and deployed pools are chain-specific and can change. Before trading or providing liquidity, verify the exact network, contract addresses, current parameters, and whether the assets are actually redeemable or transferable under present conditions.
A practical way to evaluate a pool
- Confirm the pair: Check the token contract addresses rather than relying on ticker symbols alone.
- Check the chain and pool version: The same pair can have different fees, liquidity, and security assumptions on different networks.
- Inspect active depth: For concentrated liquidity, look at liquidity around the intended execution price, not only total value locked.
- Estimate total cost: Include pool fee, network fee, route hops, expected price impact, and slippage tolerance.
- Assess the peg: Compare each token’s current market price, redemption design, and market depth; do not assume equality because both use a dollar label.
- Decide whether you can manage the position: A narrow LP range requires monitoring and possible rebalancing, while a full-range position is less hands-on but less capital-efficient.
- Use transaction safeguards: Set a sensible minimum-received or maximum-paid limit and review the final route before signing.
The central idea
Stablecoin liquidity pools keep tokens tradable through a feedback loop: LPs deposit inventory, the AMM curve turns that inventory into executable quotes, each swap changes reserves, and arbitrageurs trade against discrepancies with external markets. Stablecoin-specific curves make the loop efficient near a peg, while concentrated liquidity lets LPs place capital exactly where trading is expected. The same mechanisms create the trade-offs: shallow or out-of-range liquidity raises slippage, arbitrage changes LP inventory, and a broken peg or vulnerable contract can overwhelm the mathematics.
