How Rising Interest Rates Affect Stock Prices and Company Earnings

Rising interest rates usually pressure stock prices through two linked channels: they reduce the present value of future profits and increase financing costs. The effect is strongest for companies whose cash flows are far in the future, businesses with floating-rate or near-term refinancing debt, highly leveraged or lower-rated borrowers, real estate, and companies exposed to interest-sensitive demand.

That is a tendency, not a mechanical rule. If rates rise because investors receive unexpectedly strong economic news, improved expectations for sales and profits can offset the valuation drag. To understand any rate-driven market move, separate the change in valuation from the change in expected earnings, then examine each company’s debt structure, demand exposure and credit risk.

Why higher rates usually push stock valuations down

A share represents a claim on future cash flows. Investors convert those future dollars into a value today by discounting them at a rate that reflects both the risk-free interest rate and compensation for taking equity risk. When Treasury yields and other risk-free rates rise, the discount rate used for stocks generally rises as well.

A simplified expression is PV = CFt / (1 + r)t, where PV is present value, CFt is a future cash flow, r is the discount rate and t is the time until the cash flow arrives. Holding the expected cash flow constant, a higher r lowers today’s value. The reduction is larger when t is longer, which is why long-duration growth shares are particularly sensitive.

The Federal Reserve describes a practical proxy for the equity risk premium as the earnings yield minus the long-term real Treasury yield. Earnings yield is the inverse of the price-to-earnings ratio. If the real Treasury yield rises while expected earnings do not change, investors may require a lower price for the same earnings stream unless the equity risk premium widens enough to compensate.

This arithmetic often appears in market data as P/E multiple compression. A company can report exactly the same earnings forecast yet have a lower share price because investors are willing to pay fewer dollars for each dollar of expected profit. Businesses with a large share of their value tied to profits many years away generally experience the biggest percentage change in valuation for a given move in rates.

How higher rates affect actual company earnings

Valuation is only one part of the transmission. Higher rates can also reduce the profits that companies eventually report. The size and speed of that effect depend on debt contracts, refinancing dates, customer behavior, credit spreads and links to other businesses.

Interest-expense channel

Floating-rate loans, revolving credit facilities and other debt that resets against a reference rate reprice quickly. A higher benchmark rate raises interest expense, reducing pretax income and, after taxes, net income. Companies with fixed-rate bonds are initially insulated because the coupon does not change during the bond’s term.

The Federal Reserve’s 2022 assessment found that the immediate adverse effect on public companies’ ability to service debt was muted because corporate bonds account for most public-firm debt and generally carry fixed interest rates. That protection creates a lag rather than permanent immunity: when fixed-rate bonds mature and are refinanced, the replacement borrowing cost reflects the new rate environment.

Refinancing and credit-spread channel

A borrower does not pay only the policy rate. Its total cost is the risk-free rate plus a credit spread. When investors become more concerned about a company’s balance sheet or an industry’s prospects, that spread can widen at the same time that the base rate is rising. Lower-rated companies therefore face a double pressure: higher benchmark rates and a larger premium demanded by lenders.

The International Monetary Fund’s 2025 assessment identified lower-rated firms and real estate as areas that struggled amid higher rates, higher costs and falling real-estate prices. A company with a large maturity wall, weak interest coverage or limited access to bond markets is more exposed than a similarly sized company with long-dated fixed-rate debt and ample cash.

Demand channel

Higher borrowing costs affect customers as well as the company itself. Households may cut purchases financed with mortgages, auto loans or credit cards. Businesses may postpone equipment, construction and inventory investment. Lower consumption and investment can reduce a company’s revenue, while weaker volume makes fixed operating costs harder to absorb.

The effect is uneven. A supplier of discretionary goods may see orders fall quickly, while a provider of essential products may experience a smaller volume response. Companies with pricing power can sometimes pass higher input or financing costs to customers, but that strategy can fail when demand is already weakening.

Credit-loss channel

For lenders and other firms holding credit assets, higher rates can increase defaults and losses among borrowers. Commercial real-estate exposure is especially sensitive when property values decline and refinancing becomes more expensive. Financial companies must be assessed through the interaction of asset yields, liability costs, deposit pricing, credit losses and the shape of the yield curve; a blanket assumption that every bank benefits from higher rates is unreliable.

Network channel

Rate effects spread beyond companies that borrow directly. A customer facing weaker demand may reduce orders from suppliers; those suppliers then cut purchases from their own vendors. Dallas Federal Reserve research using 2026 event data estimates that production networks explain roughly 55% to 85% of the total stock-market response to monetary-policy surprises and about 60% of subsequent responses in sales and operating income. A company with modest leverage can therefore be affected indirectly when an important customer or supplier is rate-sensitive.

Why fixed-rate debt delays the hit

Debt maturity and repricing terms determine the timing of earnings pressure. The same rate increase can produce an immediate profit decline for one company and little change for another until several years later.

Balance-sheet feature Typical effect when rates rise What to examine
Floating-rate debt Interest expense resets relatively quickly, reducing pretax income. Reference-rate formula, reset dates, hedges and the amount outstanding.
Fixed-rate debt with long maturities Current coupon is stable, so the initial earnings effect is limited. Weighted-average maturity, call provisions and the first major refinancing date.
Debt maturing soon Refinancing can reprice the liability at a higher base rate and spread. Maturity schedule, liquidity and expected refinancing access.
Lower-rated borrowing Higher base rates can coincide with wider credit spreads, magnifying the cost increase. Credit rating, interest coverage, covenant headroom and spread sensitivity.
Large cash or short-term investment holdings Interest income may rise, partially offsetting higher borrowing costs. Cash balances, investment duration and whether liabilities reprice faster than assets.

Investors should therefore avoid judging rate sensitivity from total debt alone. Two companies with identical leverage can have very different earnings paths if one has fixed-rate bonds due in eight years and the other has floating-rate loans or a large refinancing requirement next year.

Why stocks can rise during a rate-hike cycle

A rate increase contains information about both the cost of money and the economy. A pure tightening shock raises the discount rate and restrains activity. An information shock can indicate that growth, employment or demand is stronger than investors expected. In the second case, higher expected future cash flows can offset or exceed the valuation damage from the higher discount rate.

Dallas Federal Reserve researchers describe this offset directly: the negative effect of higher discount rates can be countered by higher expected future cash flows following stronger economic news. That is why the stock market’s direction on a rate-hike day cannot be inferred from the rate decision alone. The size of the surprise, the central bank’s guidance and the reason for the move all matter.

Markets also price expectations before an official decision. If investors have already anticipated a quarter-point increase, the announcement may cause little additional movement. A larger-than-expected move, a change in the expected path of future rates or unexpectedly hawkish guidance can produce a sharper repricing.

Which companies and sectors are most exposed?

Long-duration growth companies

Businesses valued primarily on profits expected many years in the future have greater duration. A higher discount rate reduces the present value of those distant cash flows more than it reduces the value of near-term cash flows. This sensitivity can produce substantial P/E compression even before earnings estimates change.

Highly leveraged and lower-rated companies

Leverage magnifies the effect of a higher interest bill on net income and cash flow. Lower-rated borrowers may also lose access to inexpensive refinancing or face wider spreads. The combination can force cost cuts, asset sales, reduced investment or equity issuance at an unfavorable price.

Real estate

Property values are commonly evaluated against capitalization rates and financing costs. Higher rates can raise required yields, lower the price buyers are willing to pay and increase mortgage or construction expense. Falling property prices can further weaken collateral values and make refinancing harder. The IMF’s 2025 analysis places real estate among the sectors that struggled in the higher-rate environment.

Consumer-facing businesses

Retailers, automakers, home-related businesses and other discretionary companies can feel the demand channel quickly as household financing costs rise. The risk is greater when customers can defer purchases or substitute cheaper products. Essential-service providers may be less volume-sensitive, although their valuations can still fall through the discount-rate channel.

Upstream suppliers and industrial networks

A supplier may have little debt yet remain exposed if its largest customers are housing developers, highly financed businesses or discretionary retailers. Network effects transmit the slowdown through orders, inventory and operating rates. Reviewing major customer concentration and end-market exposure can reveal risks that a company-level debt ratio misses.

Financial firms

Higher rates can increase yields on some assets, but they can also raise deposit and wholesale-funding costs, reduce the market value of securities, slow loan demand and increase credit losses. The result depends on asset-liability repricing, the yield curve, deposit behavior and the quality of the loan book. Financial stocks require that full analysis rather than a simple “rates up is good” rule.

A practical framework for analyzing a company when rates rise

  1. Separate valuation from earnings. Ask whether the share-price move reflects a higher discount rate, lower expected profits, or both. Compare the company’s current P/E with its own history and with peers, while recognizing that a lower multiple does not by itself establish that a stock is cheap.
  2. Map the debt. Identify floating-rate balances, fixed-rate coupons, hedges, maturity dates, secured versus unsecured borrowing and unused credit lines. Calculate how a one-percentage-point increase would affect annual interest expense on the portion that reprices.
  3. Check refinancing risk. List debt coming due over the next several years and compare those obligations with cash, free cash flow and committed funding. A fixed coupon protects earnings only until maturity.
  4. Assess credit quality. Review leverage, interest coverage, ratings, covenant headroom and bond spreads. A widening spread can make refinancing more expensive even if the central bank stops raising its policy rate.
  5. Test demand sensitivity. Determine how much revenue depends on mortgages, consumer credit, business investment or other rate-sensitive purchases. Examine order trends, backlog quality and customers’ ability to delay spending.
  6. Look for pricing power. Estimate whether the company can pass higher financing and input costs through without losing volume. A strong brand or essential product may protect margins; a commoditized product may not.
  7. Trace network exposure. Identify major customers, suppliers and end markets. Consider how a slowdown at one node could affect sales, inventory and operating income elsewhere in the chain.
  8. Interpret the reason for the rate move. If rates rose because growth forecasts improved, stronger revenue expectations may offset some valuation pressure. If the increase is an unexpected tightening shock, both valuation and earnings assumptions may deteriorate.

What historical event studies show—and what they do not

Short-window studies illustrate the scale of a surprise, not a guaranteed outcome for every company or country. A Federal Reserve Board study found that an unanticipated 25-basis-point cut in the federal-funds rate was associated with about a 1% increase in broad stock indexes. A Dallas Federal Reserve study using 2026 event data found that a surprise one-percentage-point increase in the federal-funds target rate lowered broad stock prices by roughly 3% within a 30-minute window.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Those estimates describe average reactions to unexpected policy moves over a narrow interval. They do not say that every 25-basis-point hike causes a particular percentage decline, or that a market must fall when rates rise. Anticipated decisions, different inflation conditions, fiscal policy, exchange rates, starting valuations and the growth outlook can produce very different results.

The Federal Reserve Board’s 2022 review also shows why earnings analysis matters. For S&P 500 nonfinancial companies over the prior two decades, declining interest and tax expenses accounted for one-third of profit growth. Real net income grew at a 5.4% annual rate from 2004:Q4 to 2022:Q1, compared with 3.6% after adding back interest and tax effects, a 1.8-percentage-point difference. When financing costs rise, part of the support that lower interest expense provided to reported profits can reverse.

Questions to ask before drawing a conclusion

  • Was the rate move already expected, or was it a surprise?
  • Did rates rise because of stronger growth, higher inflation risk, or deliberate demand restraint?
  • How quickly do this company’s liabilities reprice?
  • When is the next meaningful refinancing date?
  • Could credit spreads widen in addition to the base-rate increase?
  • Are customers postponing purchases or cutting investment?
  • Can the company raise prices without losing demand?
  • Are important suppliers or customers more rate-sensitive than the company itself?
  • Does the current share price already reflect a weaker earnings outlook?

The most reliable conclusion comes from combining these answers. A rate-sensitive stock can rise when strong economic news lifts expected cash flows, while a supposedly defensive company can fall if its valuation was high or its customers weaken. Interest rates are a common driver, but the final stock-price response depends on duration, earnings, financing and the information embedded in the move.
