How prediction markets work, from contracts to implied probabilities

Prediction markets let people trade contracts whose payoff depends on a future event. In the common binary design, a contract pays $1 if the event happens and $0 if it does not. A price of $0.60 is therefore read as a market-implied probability of about 60%—not as a guarantee or a mathematically exact measure of the event’s true odds. The contract’s wording, settlement source, liquidity, fees and trading rules determine what that price actually means.

What a prediction market is

A prediction market is an exchange where participants buy and sell positions tied to a future, objectively resolvable event. Examples include whether a specified candidate wins an election, whether measurable rainfall reaches a threshold, or whether an economic indicator falls within a stated range. Traders express their beliefs by submitting orders, and the resulting prices change as information and demand change.

The Commodity Futures Trading Commission (CFTC) says event contracts are typically structured as swaps and derive their value from an event outcome. The contract itself—not a trader’s opinion outside the market—sets the legal payoff. Every serious market should publish the event definition, the deadline for deciding it, the source that will determine the result, and the settlement procedure.

Why prices can aggregate information

Participants may have different data, forecasts or incentives. Someone who believes an event is underpriced can buy; someone who believes it is overpriced can sell or take the opposite side. Their orders combine dispersed information into a continuously updated price. The CFTC’s proposed-rule notice describes prediction markets as “information aggregation vehicles” because prices reflect participants’ aggregate beliefs about whether events will occur.

That aggregation is not automatic. A market can be thin, dominated by a few traders, affected by fees or distorted by strategic behavior. A price is best treated as a live signal whose quality depends on the participants and the market’s design.

What an event contract contains

Before looking at a quoted price, read the contract specification. Two contracts that appear to ask the same question can have different payoffs because their definitions or settlement rules differ.

  • Event wording: the precise proposition that must be true for a payout.
  • Cutoff and resolution time: the deadline for the event and when the result becomes official.
  • Geographic or jurisdictional scope: for example, a named country, state, city or reporting station.
  • Official resolution source: the government release, election authority, weather service or other source named in the rules.
  • Payoff: the amount paid for each winning contract and whether losing contracts pay anything.
  • Trading and settlement rules: order types, fees, early exit, halts, disputes and the timing of final payment.

Words such as “wins,” “announced,” “official result” and “by the end of the day” can have technical meanings. If a result is revised later, the contract rules—not a trader’s preferred interpretation—decide which publication controls.

How binary contracts pay

The simplest event contract has two outcomes. A “Yes” contract pays $1 if the stated event occurs and $0 if it does not. A corresponding “No” position pays $1 when the event fails and $0 when it occurs. The $1 amount is an illustrative fixed payout used in CFTC explanations; other contracts can use different units or payoff structures.

Outcome Yes contract No contract
Event happens $1 payout $0 payout
Event does not happen $0 payout $1 payout

If a trader buys a Yes contract for $0.70 and the event occurs, the gross profit is $0.30 per contract before any fees. If the event does not occur, the $0.70 paid for that contract is at risk. This is the structure in the CFTC’s rain example.

What happens at settlement

When the named source determines the outcome, the market applies its published resolution rule. Winning contracts receive the stated payout; losing contracts expire at zero, unless the rules specify another treatment. Settlement timing can differ from the moment an outcome appears likely, so check whether payment is immediate, delayed for verification, or subject to a dispute window.

Does a 60-cent contract mean a 60% chance?

For a binary contract with a $1 payout, the standard approximation is:

Implied probability ≈ contract price ÷ $1

Thus, a $0.60 Yes price is conventionally read as an implied probability of about 60%. The CFTC has explained it this way: “a contract pays out $1 if an event happens—say, one candidate wins the election—so a $0.60 cost means the market thinks there is roughly a sixty percent probability of the event happening.”

This is a market-implied probability, not a promise that the event’s objective probability is exactly 60%. A contract price also reflects compensation for risk, the time remaining, trading costs and the willingness of buyers and sellers to transact. If you pay a fee, your all-in break-even probability is higher than the displayed price. For example, paying $0.60 plus a $0.02 fee means you spend $0.62; ignoring taxes and other charges, you need the event’s chance of occurring to exceed 62% for a positive expected monetary return on that single contract.

Why the displayed price can differ from a calibrated probability

  • Fees: commissions or transaction charges reduce the net return.
  • Bid-ask spread: the best buying price and selling price may differ, so an immediate exit can lose value even when the midpoint is unchanged.
  • Liquidity: a small order book can move the price substantially.
  • Time to expiry: uncertainty and the value of waiting change as the deadline approaches.
  • Information asymmetry: some participants may have better or faster information.
  • Risk preferences: traders may pay more or accept less than a purely statistical estimate because of hedging or portfolio needs.
  • Manipulation or strategic trading: temporary prices can be pushed away from fundamentals, especially in lightly traded markets.

For these reasons, 60% is a useful shorthand for the quoted market view, not an independently verified forecast.

How orders become trades

Most prediction markets use an order book. It displays bids, which are prices buyers offer, and asks, which are prices sellers require. A trade occurs when a buy order and a sell order meet under the venue’s matching rules.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Read the contract: confirm the event, cutoff, resolution source and payout.
  2. Inspect the order book: note the best bid, best ask, spread, available quantity and recent volume.
  3. Choose an order: a marketable order seeks immediate execution at available prices; a limit order specifies the worst price you will accept and may remain unfilled.
  4. Review total cost: include the quoted price, trading fee and any funding or withdrawal charge disclosed in the rules.
  5. Monitor the position: news, data releases and other orders can change the quote before resolution.

Prices move when new information arrives or when demand changes. A single large order can move a low-liquidity contract even if no underlying fact has changed.

Can you sell before the event?

Where the venue permits secondary trading, you can trade out before settlement at the current market price. Selling a Yes position above your entry price can lock in a gain; selling below it can limit a loss. You are not guaranteed an exit at the displayed midpoint: the order book may not have enough buyers, and the bid-ask spread and fees affect the amount received.

Some contracts can be halted, become illiquid or remain open only until a stated cutoff. If early exit is important, verify that rule before entering rather than assuming every contract can be closed at any time.

Beyond simple yes-or-no markets

Binary contracts are easy to interpret, but other payoff shapes require more care.

Multiple-choice contracts

A market may list separate outcomes, such as several candidates in a contest. Each contract can pay $1 only if its named outcome occurs. Prices may not sum to exactly $1 because of spreads, fees, liquidity and trader demand. Treat each quote as a separate market-implied view and read the rules for what happens if an outcome is withdrawn or the event is canceled.

Range contracts

A range contract pays according to where a measurement lands—for example, whether a total falls within a defined interval. The payoff can be partial rather than strictly $1 or $0. Dividing the price by $1 is not a valid probability interpretation unless the contract’s payoff is genuinely binary.

Contracts with nonstandard units

Some markets quote payouts in units other than one dollar or use a schedule of partial payments. Convert the price and maximum payout to the same units, then follow the venue’s formula. Never infer a percentage from the quote alone when the payoff is not fixed and binary.

How to compare contracts or venues

Use the following framework before treating one market’s price as more informative than another’s.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Comparison axis Questions to answer
Contract definition What exactly is the event, cutoff time, geography and official resolution source?
Payoff shape Is it binary $1/$0, multiple choice, a range, or a partial-payout schedule?
Price quality How much volume is available, how wide is the spread, and how much time remains?
Exit and settlement Can you close early? When is settlement paid? What fees, halts and dispute procedures apply?
Oversight and access Which regulator or exchange rulebook applies? Are identity checks, residency limits or other eligibility requirements imposed?

Comparing only the headline price can be misleading. A 60-cent quote in a deep, actively traded order book is not equivalent to a 60-cent quote that has one small order and no recent volume.

What prediction markets are useful for—and where they fail

The CFTC describes these markets as tools to forecast, plan, hedge and harness perceptions of future events. A company might monitor a market as one input into contingency planning; an individual might use a position to offset exposure to an outcome elsewhere. The price can summarize many views more quickly than a survey conducted once.

Markets can still be wrong. Participants may share the same mistaken information, overlook a rare scenario, face limits on trading, or avoid a market because the payoff is too small. Manipulation, unfair access and misuse of inside information are among the issues raised in the CFTC’s proposed-rule discussion. A high price means traders are willing to transact at that level under the rules; it does not establish that the event will happen.

U.S. regulation and practical safety checks

For U.S. regulated venues, the CFTC says exchanges and intermediaries must satisfy registration and core-principle requirements, monitor trading for anomalies and abuses, and follow customer-protection rules. Regulatory status and contract availability can change, so current venue terms control.

Before funding an account or placing an order:

  • Read the exchange rulebook and the full contract specifications.
  • Confirm the operator’s current regulatory status and whether you are eligible in your jurisdiction.
  • Verify identity, account, margin or collateral requirements and all applicable fees.
  • Check how customer funds are handled, how disputes are filed and when withdrawals are allowed.
  • Use the venue’s official website or app, as the CFTC fact sheet advises, and beware of links or solicitations that imitate it.
  • Risk only money you can afford to lose; a losing binary position can forfeit the amount paid.

Regulation reduces certain operational and conduct risks but cannot make a forecast correct or guarantee that an order will fill when you want to exit.

A worked example from quote to settlement

Suppose a binary weather contract states: “Rain of at least the specified threshold at the named station by the published cutoff.” It pays $1 for Yes and $0 for No. The best Yes ask is $0.60, the best bid is $0.57, and a trader buys one contract at $0.60.

  1. The displayed Yes price implies roughly 60%, before fees and other market effects.
  2. If the trader is charged a $0.02 transaction fee, the cash outlay is $0.62.
  3. If the official source confirms the threshold was met, the contract pays $1; the gross gain over the $0.60 price is $0.40, and the net gain after that stated fee is $0.38.
  4. If the threshold was not met, the payout is $0 and the trader loses the $0.60 price plus the fee.
  5. If the trader sells earlier at $0.68, the position closes at that market price instead of waiting for settlement; the realized result depends on the original entry cost, the sale fee and the available bid.

The example illustrates the mechanics only. It is not a performance statistic or a claim about weather-forecast accuracy.

Common mistakes to avoid

  • Confusing price with certainty: a 90-cent quote still leaves a 10% implied chance of the other outcome before adjustments.
  • Ignoring the exact definition: “announced” may differ from “certified,” and a local measurement may not represent a national result.
  • Using binary math on a nonbinary payoff: range and partial-payout contracts need their own settlement formula.
  • Overlooking the spread: entering at the ask and exiting at the bid can create an immediate loss.
  • Assuming liquidity: a quoted price is not a promise that your entire order will fill at that price.
  • Forgetting time and fees: an apparently favorable probability can become unattractive after charges and the cost of tying up funds.
  • Relying on unofficial summaries: the rulebook and named resolution source determine the outcome.

A quick pre-trade checklist

  1. Write the event in one sentence, including the deadline and geography.
  2. Identify the official source and the exact condition that triggers payment.
  3. Confirm the maximum payout and whether the contract is binary.
  4. Record the bid, ask, spread, recent volume and time remaining.
  5. Calculate your all-in cost, including every disclosed fee.
  6. Decide whether you can hold to settlement or need a reliable early-exit market.
  7. Check jurisdiction, eligibility, regulatory information and dispute procedures.
  8. Set a maximum stake before placing the order.
