Start with the market-cap-weighted mix already represented by your broad U.S. equity holdings, then change it only for a clearly defined goal, time horizon, risk capacity and existing exposure. Morningstar’s July 13, 2026 analysis found that small-cap companies made up about 9% of the overall equity market (data as of June 30, 2026). That is a market reference for the small-cap portion of a U.S. stock allocation—not a personal prescription for 9% of every investor’s portfolio.
Start with your equity allocation, not your entire portfolio
“Portfolio” can mean all of your investments—stocks, bonds, cash and other assets—or only the stock sleeve. Small- and mid-cap stocks are an equity decision. Decide how much of the total portfolio belongs in equities first; only then decide how that equity allocation is divided by company size.

For example, if an investor has a 70% equity allocation and uses 9% as an illustrative market reference for small caps, the implied small-cap exposure would be 6.3% of the total portfolio (70% × 9%). That arithmetic is not a recommendation. A different country mix, index definition or fund lineup can produce a different market weight, and the mid-cap share is not stated as one universal percentage because classifications and benchmarks differ.
The U.S. Securities and Exchange Commission’s Investor.gov summarizes the priority this way: “The allocation that works best for you changes at different times in your life, depending on your investing timeframe or time horizon and your risk tolerance.” Goals, ability to absorb losses and the need to access money should therefore be settled before adding a size tilt.

The neutral anchor: own company sizes in market proportions
Market-cap weighting assigns a larger portfolio weight to larger companies and a smaller weight to smaller companies. A broad-market or total-market fund generally follows this approach, so the investor receives large-, mid- and small-cap exposure without having to choose a percentage for each bucket.
Vanguard’s guidance is that “Large-, mid-, and small-capitalization stocks should be held in proportions roughly similar to that of the overall U.S. stock market.” This neutral position avoids making an unintended bet that one size segment will outperform. It also lets the market’s changing composition adjust the weights over time rather than requiring a forecast about which segment is next to lead.
Morningstar reported that small caps were about 9% of the overall equity market as of June 30, 2026. The number is useful for understanding scale: small companies are a minority of the market, not half of a typical diversified U.S. equity allocation. It should not be copied mechanically into a portfolio that includes international stocks, private assets or a different benchmark.
What “mid-cap” means in practice
There is no single global cutoff that every fund uses for small, mid and large companies. Index providers set their own ranges, and a company can move between categories as its market value changes. Two funds labeled “mid-cap” can therefore hold different companies, while a total-market fund may already own much of the same group.

Because of those moving boundaries, a separate mid-cap fund is optional, not a basic requirement. If your broad fund already represents the market, adding another fund is an active decision to change the size mix, not a prerequisite for diversification.
Check what you already own before adding a fund
The most common mistake is treating fund labels as isolated buckets. A large-cap fund may hold companies that have slipped below its stated range; a total-market fund contains companies across the size spectrum; and two “small-cap” funds may share many holdings. Look through the actual portfolios before deciding that you have no mid- or small-cap exposure.
- List every equity holding. Record the fund name, account, current value and percentage of the total portfolio.
- Read the mandate and benchmark. The fund’s prospectus or fact sheet states whether it tracks a large-cap, mid-cap, small-cap or total-market index and how it defines each category.
- Use a holdings look-through. Download the current holdings when available. Group companies by the fund’s size classification, and note the largest positions and sector weights.
- Calculate exposure by dollars. Multiply each fund’s portfolio percentage by its allocation to small, mid or large companies. Add those results across accounts.
- Separate “pure” mid-cap from blended exposure. A broad large-cap or total-market fund can contain mid-cap companies even when the name does not say so.
- Check overlap and concentration. If a new fund repeats many of your existing holdings or increases one sector sharply, it may add less diversification than its label suggests.
Morningstar’s overlap example
Morningstar’s 2015 analysis, Do You Need a Mid-Cap Fund?, illustrates why this calculation matters. In its example, combining an S&P 500 fund with a small-cap fund produced 22% of equities in small- and mid-cap stocks, including 14% in pure mid-cap stocks. The investor might believe the combination is simply “large plus small,” but the underlying holdings create a substantial mid-cap allocation. Your result will depend on the specific funds and their weights; the example is a method, not a target.

| Decision area | Market-cap-neutral approach | Intentional small/mid-cap tilt |
|---|---|---|
| Market-cap exposure | Large, mid and small companies are held roughly in the market’s proportions through a broad fund or a carefully combined set of funds. | Small or mid companies receive a larger weight than their current market share because the investor has a stated objective. |
| Risk | Accepts the market’s aggregate volatility without emphasizing the most volatile segment. | Can increase volatility, drawdowns and the period during which the portfolio trails large-cap benchmarks. |
| Diversification | One broadly diversified vehicle can provide many holdings across sectors and sizes. | May add holdings, but can also duplicate positions or concentrate the portfolio in particular sectors and industries. |
| Time horizon | Suitable for a broad range of long-term equity investors, subject to overall risk capacity. | Requires the ability to remain invested through a prolonged underperformance cycle; Morningstar’s framework recommends at least 10 years for small-cap stock funds. |
| Maintenance | Rebalance the overall asset allocation and keep the broad fund aligned with its mandate. | Set a target, a tolerance band and a rebalancing rule; account for taxes, expenses and trading costs. |
A tilt should have a written reason, such as a chosen factor strategy, a long accumulation horizon or a preference for broader company exposure. “Small companies have recently done well” is not a durable policy. Historical size premiums are not guaranteed, and a tilt can lag for many years.
Understand the risk before overweighting small caps
Small-cap stocks can behave differently from established large companies. Their prices may move more sharply, and weaker balance sheets, limited product lines or dependence on external financing can make downturns harder to absorb. Morningstar reports higher volatility than many major asset classes and documents a trailing 20-year period in which small caps lagged the large-cap benchmark.
The downside can be severe. Morningstar’s July 13, 2026 review of Morningstar Direct data reports an approximately 67% loss for small-growth stocks during the correction that began in March 2000. That episode does not predict the next drawdown, but it shows why a size tilt must be sized for losses you can actually tolerate.
Questions to answer before increasing exposure
- Will you need this money in less than 10 years?
- Could you continue contributions and avoid selling after a 40%, 50% or larger decline in the tilted sleeve?
- Do you have emergency cash and high-priority goals funded outside volatile equities?
- Would a prolonged period of lagging a large-cap index cause you to abandon the strategy?
- Is the proposed tilt replacing another equity exposure, or simply raising your total stock risk?
If the honest answer to these questions is uncertain, keeping the market-cap-neutral mix is generally easier to maintain than adding a concentrated size bet.

Do you need a separate mid-cap fund?
Usually, no. A broad-market fund already owns companies across size ranges, and a large-cap-plus-small-cap combination can contain meaningful mid-cap exposure. A separate mid-cap fund can make sense when you have measured your current holdings and want a specific, persistent deviation from market weights.
Reasons a separate sleeve may be justified
- Your existing funds leave a documented gap in mid-cap exposure because of the benchmarks they track.
- You want a clear, rules-based allocation that is easier to rebalance than a blended total-market holding.
- You understand the additional volatility and can commit to the strategy for at least a decade.
- The fund adds holdings and exposures that are not already concentrated in your accounts.
Reasons to skip it
- Your total-market fund already supplies the desired exposure.
- The proposed fund substantially overlaps your current holdings.
- The extra expense, tax impact or account complexity outweighs any allocation benefit.
- You cannot state the target percentage and the condition that would make you change it.
Implement the allocation with diversified funds
Investor.gov notes that mutual funds and exchange-traded funds can make it easier to own small portions of many investments. Morningstar’s Amy C. Arnott, CFA, writes that “For the average investor, a broadly diversified mutual fund or exchange-traded fund is a better option” than a handful of individual small-cap stocks. Diversification reduces the damage that one company can do, although it does not eliminate market losses.
Evaluate a candidate fund
- Benchmark and category: Confirm whether it is total-market, small-cap, small-cap value, small-cap growth or mid-cap, and read the size definitions.
- Holdings and sector mix: Check the number of securities, largest positions and sector concentrations.
- Costs: Compare the expense ratio and any transaction or account fees in the account you will use.
- Tax characteristics: In a taxable account, consider turnover, realized distributions and the tax effect of selling an existing holding.
- Trading and liquidity: For an ETF, use normal limit-order discipline when appropriate and avoid trading on a thin market; for a mutual fund, understand its once-daily pricing.
- Tracking quality: Review how closely the fund has followed its benchmark after expenses, without treating past tracking as a promise.
A repeatable process for setting and maintaining your target
- Set the overall stock percentage. Base it on goals, time horizon, risk tolerance and liquidity needs.
- Measure current size exposure. Use fund holdings and dollar weights, including workplace and taxable accounts when practical.
- Choose the policy. Either accept market-cap proportions or write down the reason for a small/mid-cap tilt.
- Set boundaries. Define a target percentage and a tolerance range that triggers review or rebalancing.
- Direct new money first. In tax-advantaged accounts, contributions can often correct drift without selling; taxable sales may create gains.
- Rebalance on a rule, not a forecast. Review on a regular schedule or when a holding crosses your stated band. Do not change the policy solely because a size segment has recently outperformed.
- Document the decision. Record the benchmark, target, reason, review date and circumstances that would invalidate the strategy.
Common mistakes and fixes
Mistake: treating 9% as a universal answer
Fix: Use Morningstar’s 9% figure only as a June 30, 2026 reference for the overall equity market. Apply it, if at all, to the equity sleeve and adjust for your actual geographic and benchmark mix.
Recommended Free Tools
Mistake: adding funds by label
Fix: Calculate look-through holdings and overlap first. The Morningstar example shows how “large plus small” can already create 22% small/mid exposure and 14% pure mid-cap exposure.
Best Value
Mistake: assuming a size premium is guaranteed
Fix: Plan for long stretches of lagging performance. Morningstar’s reported 20-year lag and approximately 67% small-growth drawdown demonstrate why expectations must include severe and prolonged losses.
Mistake: ignoring the account and tax wrapper
Fix: Compare expenses, turnover, distributions and the tax consequences of selling before moving money. A theoretically efficient allocation can be impractical if implementation costs force frequent taxable trades.
Mistake: failing to rebalance
Fix: Establish a written tolerance band and review rule. Without one, a successful small-cap run can quietly turn a modest tilt into a concentrated bet.

Use a broad, market-cap-weighted equity allocation as the default. Treat about 9% small-cap exposure as Morningstar’s June 30, 2026 market reference—not as individualized advice—and inspect your funds before buying a separate mid-cap product. Add a deliberate tilt only when your goals, risk capacity, minimum 10-year horizon and rebalancing plan support it, and implement it through diversified funds or ETFs rather than a few individual small-cap shares.
