How Interest Rates and Mortgage Defaults Affect Freddie Mac’s Valuation

Interest rates do not move Freddie Mac’s value in one direction. Higher rates can increase net interest income by slowing mortgage prepayments, yet they can also raise funding costs, reduce the market value of mortgage assets and widen investment spreads. Rising defaults are more consistently negative: they increase expected-loss reserves, provisions, charge-offs and capital needs, although mortgage insurance and other credit enhancements absorb much of the loss.

Freddie Mac’s 2025 results show why a useful valuation must separate operating earnings from balance-sheet and conservatorship claims. The company earned $10.7 billion of net income on $23.3 billion of net revenue, ended the year with $70.4 billion of net worth and managed a $3.7 trillion mortgage portfolio. Those figures describe the business’s earning power, not automatically the value available to common shareholders.

What “Freddie Mac valuation” actually measures

A valuation of Freddie Mac can refer to at least three different things:

  • Operating value: the present value of future guarantee-fee revenue, net interest income, investment income and other earnings after credit and funding costs.
  • Accounting equity: the net assets reported on Freddie Mac’s balance sheet. The company reported $70.4 billion of net worth at the end of 2025.
  • Common-equity value: what could ultimately belong to common shareholders after regulatory capital requirements, Treasury’s senior-preferred claims, conservatorship terms and any future recapitalization are addressed.

These measures can diverge substantially. A profitable mortgage guarantor can still have little distributable common-equity value if it must retain earnings to rebuild capital or if senior claims have priority. Any discussion of FMCC intrinsic value therefore needs an explicit capital and conservatorship model rather than a simple price-to-book calculation.

How interest rates flow through Freddie Mac’s earnings and asset values

1. Net interest income can benefit when rates and prepayments slow

Freddie Mac reported $21.4 billion of net interest income in 2025, up 8% year over year. The company attributed the increase to mortgage-portfolio growth and lower funding costs. The economic mechanism is important: when mortgage rates rise, homeowners generally refinance less often. Existing mortgages then remain outstanding longer, allowing Freddie Mac to earn interest for more months than it would under a rapid-prepayment environment.

That benefit is not the same as an automatic benefit from every rate increase. The result depends on the spread between asset yields and funding costs, the composition of the portfolio, hedging, and how quickly rates move. If the cost of financing rises faster than mortgage-asset yields, the net interest margin can narrow even while prepayments slow.

2. Fair-value and spread changes can reduce noninterest income

Mortgage assets, securities and derivatives are valued against current interest-rate curves and credit spreads. A rise in market yields generally reduces the present value of fixed-rate assets. Wider mortgage spreads can produce additional valuation losses even when Treasury rates are unchanged. Freddie Mac said interest-rate and spread changes contributed to lower noninterest income and investment losses in 2025.

These fair-value effects can be volatile and may not match the timing of cash income. An analyst should distinguish recurring guarantee and interest income from mark-to-market gains or losses, then model the tax and hedge effects that determine how much of a valuation move reaches equity.

3. Refinancing and prepayment change the life and yield of mortgages

Falling rates normally accelerate refinancing and principal prepayments. That returns principal sooner, shortens the expected life of higher-coupon loans and can reduce the future interest earned on those assets. It also creates new-guarantee opportunities when borrowers refinance, so the effect on total revenue depends on acquisition volumes and guarantee-fee pricing.

Freddie Mac’s 2025 experience illustrates the trade-off. Mortgage rates declined through the year, and refinance activity represented 35% of fourth-quarter new business. The average 30-year fixed mortgage rate was 7.04% at the first-quarter peak and 6.15% at year-end, according to Freddie Mac’s February 12, 2026 results release. A valuation model should therefore change both prepayment speeds and new-business volumes when it changes its rate assumptions.

4. Funding and guarantee-fee revenue respond differently

Higher short-term or wholesale funding costs can pressure earnings, while guarantee-fee revenue on newly acquired mortgages may reprice more slowly. A model that raises mortgage rates but leaves funding costs, guarantee fees and portfolio growth unchanged will usually misstate the impact. Include a funding curve, the asset-liability mix, hedging costs and the expected volume of new guarantees.

5. Use rate scenarios instead of a one-line rule

The relevant question is not “Are higher rates good or bad?” but “Which rate path, yield curve and borrower behavior are being assumed?” At minimum, test:

  • A parallel increase in short- and long-term rates.
  • A parallel decline that accelerates refinancing.
  • A steepening or flattening yield curve.
  • Higher funding costs without an equal increase in mortgage yields.
  • Stable rates with slower prepayments and continued portfolio growth.

For each case, change prepayment speeds, fair values, hedge results, funding expense, guarantee-fee production and capital generation. The same 100-basis-point move can have different effects depending on whether it is gradual, sudden, concentrated at the long end or accompanied by a recession.

How mortgage defaults reduce Freddie Mac’s value

1. Defaults first appear as expected-loss provisions and allowances

When borrowers become seriously delinquent, Freddie Mac estimates the amount it may ultimately lose and records an allowance for credit losses. New information about house prices, unemployment, loan performance and foreclosure timelines can require a larger allowance even before a property is liquidated.

Freddie Mac recorded a $1.3 billion provision for credit losses in 2025. The company said the charge primarily reflected reserve builds related to new acquisitions, house-price changes and deteriorating performance in certain delinquent Multifamily loans. In the Multifamily segment alone, the provision for credit losses was $532 million in 2025, compared with $102 million in 2024, according to CFO Jim Whitlinger. The segment figure is not a replacement for the consolidated $1.3 billion figure; it is one component of it.

2. Charge-offs and foreclosure severity determine the eventual cash loss

A delinquency becomes more expensive when a loan defaults, a foreclosure is required and the property sells for less than the outstanding balance plus expenses. Loss severity depends on the borrower’s equity, property type, local prices, legal costs, time to resolution and servicing advances. Falling house prices can therefore hurt twice: they increase the probability that a delinquent borrower defaults and reduce the recovery if foreclosure occurs.

Freddie Mac reported 0.7% house-price growth in 2025. Its forecast called for 0.5% growth over the following 12 months and 1.4% growth in the next 12 months. Those are national projections, not guarantees for every market. A valuation should stress regional and national declines rather than rely only on the central forecast.

3. Capital is affected as losses reduce retained earnings

Credit provisions reduce current earnings; realized losses reduce assets and equity; and higher risk can increase the amount of capital regulators require. Even if a loss is partly covered by insurance or a guarantee, Freddie Mac may face timing costs, servicing advances and counterparty exposure before reimbursement arrives.

4. Credit enhancement limits the portion Freddie Mac bears

Mortgage insurance, lender recourse, pool insurance and other credit enhancements shift some losses away from Freddie Mac. At year-end 2025, 61% of Single-Family balances and 89% of Multifamily balances had credit-enhancement coverage. Coverage applied to 97% of delinquent Multifamily loans. These percentages do not mean every dollar of a covered loan is protected: deductibles, caps, exclusions, insurer strength and claim timing matter. The correct calculation is the expected uncovered loss after applying those contractual terms.

2025 financial baseline for a valuation model

Measure 2025 result How it matters
Net income $10.7 billion Starting point for earnings power, before adjusting for unusual fair-value and credit items.
Net revenue $23.3 billion Scale of recurring and market-sensitive revenue streams.
Net worth $70.4 billion Reported accounting equity, not automatically distributable common equity.
Total mortgage portfolio $3.7 trillion Exposure base for interest-rate, prepayment and credit assumptions.
Net interest income $21.4 billion, up 8% year over year Shows the importance of portfolio growth, asset yields and funding costs.
Provision for credit losses $1.3 billion Current-period earnings cost from updated expected-loss estimates.
Single-Family serious delinquency 0.59% Indicator of loans seriously past due; not the same as ultimate loss.
Multifamily delinquency 0.44% Segment credit-performance indicator.
Single-Family allowance for credit losses $7.5 billion Reserve against expected Single-Family losses.
Multifamily allowance for credit losses $956 million Reserve against expected Multifamily losses.
Average 30-year fixed mortgage rate 7.04% first-quarter peak; 6.15% at year-end Context for refinancing, prepayments and new-loan demand.

The delinquency rates were low at year-end, yet reserves still increased because expected losses incorporate forward-looking assumptions and newly acquired exposure. Low current delinquency is therefore reassuring but not a complete valuation conclusion.

Single-Family versus Multifamily: why the segments react differently

Valuation axis Single-Family Multifamily
Year-end delinquency 0.59% serious delinquency 0.44% delinquency
Allowance for credit losses $7.5 billion $956 million
Credit-enhancement coverage 61% of balances 89% of balances
Coverage on delinquent loans Not stated 97% of delinquent loans
Rate and prepayment sensitivity Household refinancing can change prepayments quickly; borrower credit and local house prices drive severity. Property-level cash flow, refinancing availability and commercial-mortgage spreads are central.
Provision signal in 2025 Allowance reflects portfolio exposure and forward-looking assumptions. $532 million segment provision, versus $102 million in 2024, reflecting reserve pressure in certain delinquent loans.
Capital consumption Depends on guarantee exposure, credit enhancement and risk characteristics. Depends on property concentration, loan performance, enhancement and regulatory risk weights.

Do not apply a Single-Family default curve to Multifamily loans. Multifamily losses can be concentrated in individual properties or markets, while Single-Family performance is more diversified across households but highly sensitive to unemployment, borrower equity and refinancing behavior.

Why net worth is not the same as common-shareholder value

Freddie Mac reported a $158 billion regulatory-capital requirement including buffers. Excluding buffers, the company reported a $106 billion shortfall because senior preferred stock does not qualify as regulatory capital. This comparison is a warning against treating the $70.4 billion net-worth figure as cash that can simply be distributed.

Freddie Mac remains in conservatorship, with the Federal Housing Finance Agency continuing its oversight role. Treasury’s senior-preferred claims, the treatment of accumulated dividends and the terms of any future recapitalization or exit can determine how much value remains for common equity. Until those legal and regulatory terms are resolved, a common-stock valuation should present a range of outcomes rather than a single “book value” target.

A practical framework for estimating intrinsic value

Step 1: Forecast the operating base

Project mortgage-portfolio balances, guarantee-fee revenue, net interest income, investment income, operating expenses and taxes. Tie portfolio growth to new business and prepayments instead of assuming a constant balance.

Step 2: Build an interest-rate and prepayment matrix

For each rate scenario, specify the level and shape of the yield curve, funding costs, mortgage spreads and conditional prepayment speeds. Estimate both recurring cash earnings and fair-value changes. Keep one-time market movements separate from normalized earnings.

Step 3: Model defaults by segment

Use separate Single-Family and Multifamily assumptions for delinquency transitions, default probability, loss severity, foreclosure timing and house-price changes. Apply credit-enhancement coverage only after deductibles, caps and claim delays are considered.

Step 4: Reconcile provisions with realized losses

An allowance is an estimate, not a cash payment. Model the path from provision to charge-off, recovery and reserve release. A year with a large provision can be followed by lower provisions if performance improves, while a small current provision does not eliminate future risk.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 5: Project capital and retained earnings

Subtract dividends or other distributions only if the conservatorship and regulatory framework allow them. Track retained earnings, required capital, buffers, risk-weighted assets and the timing of any capital restoration. A business can generate substantial profit while still needing to retain that profit.

Step 6: Apply the conservatorship waterfall

After calculating enterprise or operating value, model Treasury senior-preferred claims and any recapitalization terms before assigning value to common shares. Show at least a downside, central and upside case with different exit assumptions. Label legal outcomes as scenarios, not established facts.

How to interpret “higher mortgage rates” when analyzing FMCC

A moderate, orderly rate increase can support interest income if it slows prepayments and does not sharply raise funding costs. A sudden increase can produce fair-value losses, wider spreads and weaker housing activity. Conversely, falling rates can improve mortgage affordability and new production but accelerate refinancing, returning principal and reducing the life of existing assets. The net effect depends on the path, not just the ending rate.

For investors asking how interest rates affect Freddie Mac stock, the key indicators are net interest income, funding spreads, prepayment statistics, fair-value adjustments, guarantee-fee volume and capital generation. For investors asking what happens when mortgage defaults rise, monitor provisions, allowances, charge-offs, house prices, credit-enhancement recoveries and regulatory capital together.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Common valuation mistakes

  • Using net worth as a share-price target: ignores capital requirements and senior-preferred claims.
  • Assuming all rate increases are harmful: overlooks slower prepayments and possible net-interest benefits.
  • Assuming all rate declines are beneficial: overlooks refinancing and the loss of high-coupon asset cash flows.
  • Equating delinquency with loss: ignores cure rates, insurance, recoveries and foreclosure severity.
  • Applying coverage percentages to gross balances: ignores deductibles, limits, exclusions and counterparty risk.
  • Mixing segment data: the $532 million Multifamily provision is not the consolidated $1.3 billion provision.
  • Ignoring timing: provisions, charge-offs, recoveries and capital rules affect different periods.

Bottom line

Freddie Mac’s 2025 earnings demonstrate a financially productive mortgage platform, but valuation requires more than extrapolating $10.7 billion of net income or $70.4 billion of net worth. Interest rates create offsetting effects through net interest income, funding, fair value, spreads and refinancing. Defaults reduce value through provisions, reserves, charge-offs and capital pressure, with credit enhancements limiting—but not eliminating—Freddie Mac’s exposure. A defensible FMCC intrinsic-value estimate must therefore combine rate and prepayment scenarios, segment-level default and severity assumptions, house-price paths, credit-enhancement recoveries and a clearly stated conservatorship and Treasury-claims waterfall.
