The first channel is earnings: funding costs on repurchase agreements and other borrowings may rise faster than the income from mortgage assets, squeezing the net interest spread that supports dividends. The second is valuation: existing fixed-rate mortgage-backed securities (MBS) usually lose market value when yields rise, reducing book value per share. Leverage magnifies that equity move.
The reverse is also not automatic. Falling rates can reduce funding costs and lift MBS prices, yet refinancing can return principal early and force the REIT to reinvest at lower yields. Mortgage spreads, prepayments, hedge performance, liquidity and management decisions can outweigh the benchmark-rate move. A reliable analysis therefore separates the dividend channel from the book-value channel and measures both.

What an mREIT owns and how rates reach the dividend
Mortgage REITs finance portfolios of mortgage loans, mortgage servicing rights, commercial mortgages or mortgage-backed securities, often with substantial short-term borrowing. Agency mREITs primarily hold securities guaranteed by Fannie Mae, Freddie Mac or Ginnie Mae; credit mREITs take more borrower and property risk. The portfolio produces interest income, while repo, warehouse lines, swaps and other funding or hedge costs consume part of that income.

A simplified recurring-spread calculation is:
net interest spread = asset yield − funding cost − recurring hedge cost
Leverage, asset turnover, prepayments and realized gains or losses affect distributable earnings as well. A dividend can therefore remain unchanged for a period even as the spread deteriorates, or be reduced after a temporary earnings shock. The announced yield is a distribution decision, not a contractual interest payment.
When funding reprices first
Repo and other floating-rate liabilities can reset daily or monthly. A portfolio of older fixed-rate Agency MBS may continue to deliver the same coupon while its financing becomes more expensive. If a 3.0% asset yield is funded at 1.5%, the gross spread is 1.5 percentage points. If funding resets to 2.5% before the asset can be replaced, the gross spread falls to 0.5 points. Hedging may soften the change, but the hedge itself has a cost and may not match the mortgage exposure.

Floating-rate commercial mortgages, adjustable-rate loans or newly purchased securities can reprice upward sooner than fixed-rate liabilities. That can widen earnings, provided leverage, credit losses, prepayments and liquidity remain controlled. A higher coupon on new purchases does not repair a portfolio that is being forced to sell assets at depressed prices.
Why book value can fall while the dividend stays the same
Book value per share is an equity mark: the market value of assets minus liabilities and the value of derivatives, divided by shares. It is measured at a point in time. A dividend is a cash distribution based on expected distributable earnings, tax requirements, liquidity and management policy. These measures use different inputs and react on different clocks.

When Treasury and mortgage yields rise, prices of existing fixed-rate MBS generally decline. Suppose an illustrative mREIT owns $100 of MBS financed with $90 of debt, leaving $10 of equity. A 2% decline in the asset value reduces assets to $98. If the debt is still $90, equity falls to $8, a 20% decline in book value. The arithmetic is illustrative, not a forecast; it demonstrates why leverage turns a modest asset move into a larger percentage move for shareholders.
Derivatives can offset part of the benchmark-rate duration. Interest-rate swaps, swaptions and Treasury futures may gain when rates rise, but mREIT hedges are not a perfect mirror of mortgage assets. An AGNC Investment Corp. 2025 Form 10-K says its hedging is generally not designed to protect net book value from mortgage-spread risk. If MBS spreads widen against Treasuries, book value can fall despite a hedge gain.
Book value can decline through several routes:
- Duration loss: prices of fixed-rate MBS fall as required yields rise.
- Mortgage-basis loss: MBS underperform the swap or Treasury instruments used as hedges.
- Extension: slower prepayments leave investors exposed to higher rates for longer.
- Liquidity and margin pressure: forced sales crystallize marks and reduce leverage.
- Credit deterioration: non-Agency and commercial assets may fall because expected losses rise, even if benchmark rates are unchanged.
Scenario 1: Rates rise and funding resets quickly
The most difficult setup for a leveraged Agency mREIT is a fast increase in short-term rates combined with a steepening or volatile curve.
- Liabilities reset: repo and other floating funding costs rise before the portfolio can be repositioned.
- Asset prices mark down: existing fixed-rate MBS lose value as market yields increase.
- Prepayments slow: homeowners refinance less, extending the securities’ duration and increasing sensitivity to further rate rises.
- Hedges diverge: swaps or Treasury futures may offset benchmark duration but leave mortgage-basis exposure.
- Leverage and margin tighten: lenders can demand additional collateral, forcing the manager to sell or reduce borrowings.
New MBS may offer higher yields after the adjustment, but the benefit arrives only if the REIT can fund and hold them. Selling into a spread shock can lock in losses and shrink the earning asset base. Management may cut leverage to protect liquidity; that can reduce future dividend capacity even when the declared dividend is initially unchanged.
Scenario 2: Rates fall gradually
A controlled decline often lowers repo costs and raises prices of existing MBS. The earnings benefit depends on the speed of liability repricing, the coupon composition of the assets and the hedge book.

The prepayment trade-off
Lower mortgage rates encourage refinancing. Borrowers repay high-coupon loans, and the mREIT receives principal sooner than expected. That is positive for liquidity and can produce a premium paydown, but the cash must be reinvested in securities with lower yields. The portfolio’s average life shortens, reducing future interest income. If funding costs have already fallen, the spread may still improve; if reinvestment yields collapse faster than funding costs, dividend coverage can weaken.

What to examine
- How quickly repo and swap costs decline relative to asset coupons.
- Expected conditional prepayment rates and the share of assets purchased at a premium.
- Whether hedges benefit from the decline or create losses as the curve changes.
- Available reinvestment yields after principal is returned.
Scenario 3: Rates fall abruptly or volatility spikes
An abrupt rally can lift the price of Treasuries and MBS, but the benchmark move is only one part of the result. Mortgage spreads can widen, bid-ask liquidity can disappear and convexity can make hedge ratios change quickly. A swaption or Treasury future may gain less than the MBS position, or may lose while the mortgage asset gains.
Managers can sell assets, raise cash or reduce leverage to prevent a margin call. Those actions can improve survival prospects while crystallizing mark-to-market losses and reducing the assets that generate future income. A reported book-value gain therefore does not guarantee a higher dividend, just as a temporary book-value loss does not prove that a dividend is immediately uncovered.
Why a dividend and book value tell different stories
| Measure | What it represents | Main rate sensitivity | Reader’s question |
|---|---|---|---|
| Distributable earnings | Recurring income after funding and hedge costs, adjusted under the company’s definition | Relative repricing of asset yields, liabilities, hedges and reinvestment income | Can recurring earnings cover the declared dividend? |
| Book value per share | Marked value of assets, liabilities and derivatives divided by shares | Duration, mortgage spreads, convexity, liquidity and credit marks | How much equity has the portfolio gained or lost at current prices? |
| Dividend yield | Declared annualized dividend divided by the share price | Share-price moves and dividend changes | What cash yield is implied by today’s price, and is it covered? |
A company can keep its dividend flat while book value falls because management expects earnings to cover the payment and has sufficient liquidity. It can also cut the dividend after book value stabilizes because taxable income, realized losses, leverage or future spread expectations have changed. Comparing only the yield misses that timing difference.
Metrics to compare before buying an mREIT
1. Net interest spread or margin
Read the company’s definition carefully. Check asset yield, average funding cost, swap expense and whether the figure is reported before or after hedging. A widening spread is more useful when it is recurring rather than caused by a one-time gain.

2. Distributable earnings and dividend coverage
Divide distributable earnings per share by the declared dividend per share. Review several quarters, not one favorable period. Ask whether earnings include realized gains, premium amortization changes or other items that may not recur. Coverage below 1.0 means the declared dividend exceeded that period’s stated earnings measure; it does not by itself predict the next quarter, but it warrants investigation.
3. Book value per share and economic return
Track quarterly book value and calculate economic return as dividends received plus the change in book value, divided by beginning book value. A high cash yield can coexist with persistent equity erosion. Also check whether share issuance, repurchases or rights offerings changed the per-share calculation.
4. Leverage, funding and liquidity
- Gross and net leverage, including derivatives where disclosed.
- Share of funding from repo, its weighted-average maturity and available unencumbered assets.
- Margin requirements, collateral buffers and committed financing.
- Management’s stated actions when markets become disorderly.
Short funding can be cheaper in calm markets but exposes the company to rapid resets and margin calls. Longer or committed funding can cost more while reducing refinancing risk.
5. Asset mix and credit exposure
Agency MBS generally shift more value with rates and mortgage spreads, while credit mortgages, commercial loans and other assets add borrower, property and default risk. Mortgage servicing rights can respond differently again because their value depends partly on servicing income and prepayment speeds. Compare like with like rather than treating every mREIT as an interchangeable high-yield stock.

6. Prepayment and extension exposure
Fast prepayments shorten duration and remove high-coupon assets; slow prepayments extend duration into a rising-rate market. Look for disclosed conditional prepayment assumptions, premium amortization and the sensitivity of book value to parallel and non-parallel rate shifts.
Best Value
7. Hedge design
Review swaps, swaptions and Treasury futures by notional amount, tenor, pay-fixed or receive-fixed position and stated objective. Determine what is hedged: benchmark duration, funding cost, or something else. Basis mismatch means a hedge can work against a rate move while failing to offset a mortgage-spread move.
8. Price-to-book
A share price below reported book value may reflect expected spread losses, leverage or doubts about asset marks. A premium may reflect confidence in management or earnings. Neither discount nor premium is a standalone buy signal; compare it with book-value direction, coverage, liquidity and asset quality.

Nareit reports that listed mREITs can be accessed directly through a broker or through participating mutual funds and ETFs. Its 2026 sector page lists 29 listed mortgage REITs in the FTSE Nareit US Real Estate Indexes. The Federal Reserve’s Z.1 data for 2025 Q3 put total mortgage-REIT financial assets at $647.8 billion, including $238.5 billion of agency- and GSE-backed securities. Seasonally adjusted annual-rate transactions were $141.2 billion for total mortgage-REIT financial assets and $80.4 billion for agency- and GSE-backed securities. Those are sector aggregates, not a forecast for any individual security.
For market context, AGNC’s 2025 Form 10-K reported an 8.6% total return for the Bloomberg US Mortgage Backed Securities Index in 2025. An index return is not an mREIT return: leverage, hedges, funding and expenses can make an equity outcome substantially different.
A practical filing-review process
- Identify the portfolio: separate Agency MBS, credit assets, servicing rights and commercial loans.
- Read the latest earnings release and 10-K or 10-Q: record distributable earnings, dividend, book value and leverage.
- Reconcile the spread: compare asset yield, funding cost and hedge expense with the prior quarter.
- Map the funding: note repo maturity, counterparties, collateral and unencumbered liquidity.
- Study sensitivity tables: review parallel-rate, curve, spread and prepayment scenarios, noting that they are modeled assumptions.
- Inspect hedge disclosures: match notional and tenor to the assets and liabilities they are intended to offset.
- Calculate economic return: combine the dividend with the change in book value rather than ranking by yield alone.
- Stress the thesis: ask what happens if repo costs rise, prepayments slow, mortgage spreads widen and leverage must be reduced simultaneously.
Common mistakes and how to avoid them
- “Rate cuts always help.” They can trigger refinancing, lower reinvestment yields and hedge losses.
- “Rate hikes always hurt dividends.” Some assets reprice upward, and funding may be hedged; the curve and timing matter.
- “A high yield proves safety.” A falling share price can mechanically inflate yield while book value and coverage deteriorate.
- “Book value is the same as liquidation cash.” Marks depend on models, liquidity and assumptions; forced sales can differ from reported values.
- “A Treasury hedge removes all risk.” Mortgage basis, convexity, prepayment and credit risks remain.
- “Sector data describes my holding.” Federal Reserve and Nareit totals aggregate very different portfolios and leverage levels.
Bottom line for investors
Interest rates affect mREIT dividends through the net interest spread and affect book value through mark-to-market changes in assets, liabilities and hedges. Rising rates can compress earnings and reduce equity when funding resets quickly; falling rates can help funding and asset prices but accelerate prepayments and lower reinvestment yields. Volatility, mortgage spreads, leverage, liquidity and management action often determine the result.
Use dividend yield as one input, then verify distributable-earnings coverage, book-value trend, economic return, leverage, funding tenor, asset mix, prepayment exposure and hedge design. The key question is not whether rates are simply “good” or “bad” for mREITs, but whether this particular portfolio can preserve its spread and equity through the rate path that actually occurs.
