Its consequences depend on the debt stock, the primary budget balance, real economic growth, real interest rates, who holds the debt, and how quickly securities must be refinanced. Borrowing can support demand or fund useful investment, but a persistently rising debt burden can put upward pressure on long-term interest rates, increase future interest costs, reduce private investment, and weaken long-run growth.
Inflation is also conditional. Debt becomes an inflation risk when fiscal policy and monetary policy are difficult to reconcile, investors doubt that the government will stabilize its finances, or expectations of future money creation become entrenched. A higher debt ratio by itself does not prove that prices will rise.

Start with the debt concepts that determine the outcome
Debt is a stock; borrowing and deficits are flows
Government debt is the accumulated stock of past borrowing. The annual deficit is a flow that changes that stock. A government can run a deficit without an immediate crisis if its economy grows, its interest rate remains manageable, and investors continue to buy its securities on reasonable terms. Conversely, a country with a lower debt ratio can face stress if growth collapses, interest rates jump, or much of its debt must be refinanced soon.
Comparisons also require a consistent measure. Gross government debt includes the government’s outstanding liabilities before subtracting certain financial assets. Net debt subtracts specified assets. Federal debt held by the public is a U.S. measure used in Congressional Budget Office projections; it is not interchangeable with the International Monetary Fund’s global gross-government-debt series.

The sustainability relationship
A useful way to organize the issue is to compare the real interest rate, r, with real economic growth, g. If the average real interest rate exceeds growth for a sustained period, the debt ratio tends to rise unless the government runs a sufficiently large primary surplus. The primary balance is the budget balance before interest payments.
In simplified form, the change in the debt-to-GDP ratio is influenced by (r − g) × debt minus the primary balance, with additional effects from inflation, exchange rates, and valuation changes. This is a framework rather than a precise forecast. It explains why the same debt ratio can be sustainable in one country and dangerous in another: the countries may have different growth rates, borrowing costs, maturity structures, currencies, or fiscal plans.
How government debt can affect inflation
Borrowing can raise demand without permanently raising prices
When the government borrows and spends more, total demand can increase. If factories, workers, and supply chains have unused capacity, the extra demand may raise production more than prices. If the economy is already operating near capacity, the same fiscal expansion can create more price pressure. Monetary policy can also offset or amplify the demand effect by changing interest rates and financial conditions.
That short-run demand channel does not mean that every increase in debt causes lasting inflation. The result depends on the size and timing of the fiscal impulse, the economy’s unused capacity, the central bank’s response, and whether households and businesses expect the policy to be temporary or persistent.
Fiscal-monetary tension is the more important risk
Inflation risk becomes more serious when a government’s financing needs conflict with the central bank’s commitment to price stability. If investors believe that taxes and spending will not eventually stabilize the debt, they may expect some combination of higher future inflation, financial repression, or money creation. Those expectations can raise current prices and wage demands before any formal change in policy.

An International Monetary Fund working paper describes a concept called “fiscal r-star”: the real interest rate required to stabilize debt under specified fiscal and economic assumptions. It compares that rate with the monetary r-star, the estimated real rate consistent with an economy operating in balance. In the authors’ analysis of more than 140 years of data across 16 advanced economies, larger gaps between the fiscal and monetary rates were associated with higher inflation and other risks. The paper is research in progress, and the association is not proof that debt mechanically causes inflation in every country or period.
Debt credibility and inflation expectations
Investors price government bonds partly on their confidence that the government can service its obligations without destabilizing policy. A credible medium-term budget plan can keep inflation expectations anchored even when debt is high. A sudden loss of credibility can produce a weaker currency, higher import prices, and higher bond yields at the same time. The direction and size of these effects depend on the country’s institutions, exchange-rate regime, financial system, and monetary-policy framework.
How government borrowing affects interest rates
More public borrowing can compete for savings
Federal borrowing adds to the supply of securities that investors must absorb. If national saving does not rise by enough to meet that demand, the price of bonds can fall and their yields can rise. Higher market borrowing costs can then affect mortgages, business loans, infrastructure finance, and other private credit.
The Congressional Budget Office’s 2025 long-term outlook describes this mechanism directly: “When federal debt grows, interest rates tend to go up, raising the cost of borrowing and in turn reducing private investment.” CBO treats this as a tendency in its model, not as a one-for-one rule that determines every market rate.
Long-term yields include a term premium
A long-term government bond usually offers more than the expected path of short-term real rates. Investors may require a term premium for bearing interest-rate and inflation risk over a longer maturity. The IMF’s 2024 analysis notes that long-term borrowing rates can therefore exceed the short-term equilibrium real rate. Sustained fiscal expansion and doubts about long-run debt sustainability can increase that premium, making long-term financing more expensive even if the central bank’s current policy rate is unchanged.

Other forces can push rates in the opposite direction
Debt is one influence among several. CBO identifies slower labor-force growth, greater saving available for investment, and slower productivity growth as forces that can put downward pressure on interest rates. Demographic trends, global capital flows, financial regulation, the maturity of government debt, and investors’ demand for safe assets also matter. A country can therefore experience high debt and moderate yields for a time, or modest debt and high yields during a confidence shock.
Three rates that must not be confused
- Short-term policy rate: the central bank’s instrument or the market rate closely tied to it.
- Long-term market yield: the return investors demand on a bond of a particular maturity, including expected future short rates and a term premium.
- Average rate on outstanding debt: the interest rate implied by the existing portfolio of securities. It changes gradually as old debt matures and is refinanced.
A market yield quoted today is not the rate immediately paid on every bond already outstanding. Maturity structure determines how quickly a change in market rates reaches the budget.
Why higher interest costs can slow economic growth
The private-investment channel
When public borrowing raises financing costs, some private projects no longer earn enough to justify their risks. Businesses may postpone factories, software, research, or equipment purchases; households may face higher costs for housing and durable goods. Less investment means slower growth in the capital stock per worker.
Over time, a smaller capital stock can reduce productivity, wage growth, and potential output. CBO incorporates this crowding-out mechanism in its long-run projections. The magnitude is conditional on the model: an economy with idle resources, strong foreign capital inflows, or highly productive public investment can experience a different near-term response from an economy already constrained by labor and capital shortages.
Public investment can change the balance
Borrowing is not economically identical in every use. Transfers or consumption spending may raise demand without expanding future productive capacity. Investment in infrastructure, education, or research can increase capacity if projects are well chosen and maintained. The relevant question is whether the additional output and public benefits exceed the real financing and opportunity costs. Debt-financed projects that earn less than their cost can worsen the future debt burden; projects with high social returns can support growth, although they still require credible financing.

Debt can reduce fiscal room
As interest payments consume a larger share of the budget, lawmakers have less flexibility to respond to recessions, disasters, or security needs without additional borrowing or tax increases. Anticipation of future tax changes can also affect today’s hiring and investment decisions. These effects are separate from the initial demand boost and become more important when debt service is rising faster than revenues.
Why the interest bill rises gradually, then compounds
Interest expense reflects two variables: the amount of debt and the average rate paid on that debt. A larger debt stock makes any rate increase more costly in dollar terms. When securities mature, the Treasury or another government issuer refinances them at current rates. If new rates are higher, the average rate on the portfolio rises over several years rather than all at once.
Interest borrowing can add to the debt stock, creating a feedback loop: higher interest costs require more borrowing, which creates a larger base on which future interest is calculated. The speed of that loop depends on maturity, inflation-linked obligations, currency denomination, primary deficits, and the gap between the average interest rate and economic growth.

CBO’s 2026 figures are baselines under current law, not realized totals. The agency notes that actual outcomes can differ when legislation, administrative actions, court decisions, or economic conditions change. The IMF’s global gross-debt estimates and CBO’s U.S. federal measures should not be merged into one headline ratio.

How to compare countries or periods correctly
Use the following sequence before concluding that debt is high-risk or harmless:
- Identify the debt concept and coverage. State whether the figure is gross or net, central-government or general-government, and which country or currency area it covers.
- Compare real interest rates with real growth. Nominal rates and nominal growth can obscure whether debt dynamics are improving after inflation.
- Check the primary balance. A deficit before interest requires a different adjustment from a surplus that is offset by interest costs.
- Examine maturity and refinancing exposure. Short maturities transmit market-rate changes to the budget quickly; long maturities spread the adjustment over time.
- Separate rate measures. Distinguish the policy rate, long-term yields, and the average rate on outstanding debt.
- Assess institutions and currency risk. A government that borrows in its own currency and has a credible central bank faces different constraints from one dependent on foreign-currency funding.
- Read forecasts as scenarios. A projection is conditional on assumptions about law, growth, inflation, rates, and fiscal policy, not a guaranteed outcome.
Common mistakes about debt, inflation, and growth
“Any debt increase causes inflation”
This ignores spare capacity, monetary tightening, the temporary or permanent nature of spending, and expectations. The evidence supports a conditional fiscal-monetary channel, not a universal threshold at which inflation must accelerate.
“A high debt ratio always produces an immediate rate spike”
Rates also reflect saving, demographics, productivity, safe-asset demand, term premiums, and central-bank policy. Market confidence can change abruptly, but the debt ratio alone does not determine the timing.
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
“The current bond yield is the government’s current average funding cost”
Existing securities often carry older coupons. The average rate changes as debt matures and is refinanced, which is why interest costs can keep rising after market yields stop increasing.
“One country’s debt percentage can be ranked without context”
Gross and net debt, public-sector coverage, currency, maturity, primary balances, real growth, and institutional credibility all affect sustainability. A single ratio omits those dimensions.
The practical conclusion for readers
Government debt matters because it links today’s fiscal choices to future interest costs, private investment, policy flexibility, and confidence. The most defensible assessment is conditional: ask whether the primary balance, real growth, and real interest rate can keep the debt ratio stable; then examine refinancing risk and the credibility of fiscal and monetary institutions. Debt can support economic activity when it finances valuable uses, but persistent borrowing combined with weak growth or rising real rates can crowd out investment and make inflation and financial stress more difficult to control.
