The shock can also raise businesses’ costs, though whether those costs spread into other prices depends on how long they last and how firms and workers respond. For central banks, the key question is not simply whether energy prices rose, but whether the resulting inflation is likely to persist while the economy absorbs the loss of purchasing power.
How do higher energy prices raise inflation?
The direct effect on headline inflation
Household energy bills and transport fuels are part of consumer price indexes. When gasoline, heating fuel, natural gas, or electricity becomes more expensive, that energy component pushes headline inflation up directly. The timing and size of the measured increase depend on the index, taxes and subsidies, regulated retail prices, and how quickly wholesale prices reach households. There is no single pass-through rate that applies to every country or energy shock.

A one-time jump in the price level can temporarily raise the inflation rate—the pace at which prices are increasing—even if energy prices then stop rising. If prices remain high but stable, their direct contribution to year-over-year inflation can fade as the comparison period catches up. That does not mean household bills have returned to their previous level.
Indirect effects on goods and services
Energy is also an input to manufacturing, agriculture, transport, and many services. Higher fuel and electricity costs can raise firms’ production and delivery expenses. Businesses may absorb some of the increase in lower margins, pass some on to customers, or do both over time. The result varies with energy intensity, competition, demand, and the duration of the shock. Upstream costs can move before consumer prices; wage and broader price-setting effects may take longer.

Headline and core inflation therefore need to be distinguished. Headline inflation includes energy prices directly. Core measures generally exclude energy to help show whether price pressures have spread beyond volatile items, but core inflation can still be affected indirectly if businesses pass higher costs on or if wages and expectations adjust.
A Federal Reserve Board staff study by Cristina Conflitti and Matteo Luciani, using US and euro-area data from January 1999 through June 2016, found a small but statistically significant and long-lasting common indirect effect on core inflation. It did not find a robust general direct effect on core prices in its reported analysis. The authors also estimated that the 2014–16 oil-price decline lowered core inflation by about 0.2 percentage points in both regions in 2015 and 2016; that historical model result faded afterward and is not a coefficient to apply to a new shock.

Why can an energy shock weaken economic growth?
For a net energy importer, a higher import bill transfers purchasing power abroad. Households have less real income available for other spending, while energy-intensive businesses may face lower profits, reduced production, or delayed investment. Uncertainty about future energy costs can make firms and consumers more cautious.

In a 2026 analysis, the European Central Bank estimated that a temporary geopolitical oil-supply shock raising the real oil price by 10% on impact would lower euro-area real GDP growth by around 0.2–0.3 percentage points in each of the first three years. This is a conditional estimate from a Bayesian VAR for a defined shock and euro-area sample, not a general forecast for every oil or energy-price increase.
Regional and global shocks can travel differently
A regional energy disruption may leave some scope for households and firms to switch to cheaper imports. A global shock can make energy-intensive imports and supply-chain inputs more expensive across a wider range of countries, reducing those substitution options and potentially increasing both indirect inflation and output effects. Oil, gas, and electricity price histories and retail pass-through are not interchangeable.

For context, the ECB’s 2026 analysis cited European wholesale gas prices of roughly EUR 17–26/MWh in 2011, around EUR 113/MWh in December 2021, and peaks near EUR 330/MWh in 2022. These historical figures illustrate how different episodes can vary in scale; the 2021–22 episode included much more pronounced gas and electricity price increases.
When might central banks raise rates, hold, or respond gradually?
Central banks cannot produce more oil or gas or reverse the original supply disruption. They can influence overall demand and help prevent a temporary relative-price shock from turning into persistent, broad inflation. Their decision depends on the expected duration and breadth of the price pressure, wage and business price-setting, inflation expectations, the economy’s starting point, and the damage to growth.

- Look through a temporary jump: If the energy-price increase is expected to fade and there is little evidence of broader price or wage pressure, an immediate rate response may do more harm than good. Monetary policy works with lags, so tightening against an increase already expected to be temporary can weaken demand after the shock has passed.
- Adjust gradually: If the overshoot is material but not expected to be very persistent, a measured adjustment may be appropriate, depending on the outlook and starting conditions.
- Tighten more forcefully or persistently: If energy inflation is lasting, spreading into other prices, or lifting expectations and wage-setting, stronger action may be warranted to keep broader inflation from becoming entrenched.
These are possible responses, not automatic rules. A central bank may face a difficult trade-off when inflation is rising while real incomes and output are under pressure. The Bank for International Settlements emphasizes that policy choices vary with inflation persistence, the size of the growth impact, and conditions in each economy.
One risk is that expected inflation rises along with actual inflation. If nominal interest rates do not change, higher expected inflation lowers the real interest rate, which can support demand just when policymakers want to cool it. A rate increase may then be used to contain that risk—not to undo the energy shock itself.
How can interest rates affect energy and commodity prices?
The feedback also runs from monetary policy to commodity markets. Higher interest rates can reduce demand and affect financial conditions, which can put downward pressure on commodity prices. An International Monetary Fund working paper estimated that a 10 basis-point increase in the US policy rate reduced commodity prices by 0.5–2.5% after 18–24 business days in its high-frequency estimates.

In longer-horizon model estimates from the same 2023 IMF work, commodity-price responses accounted for 47% of the total US monetary-policy effect on US headline inflation and 57% of the effect on other countries’ headline inflation. Those estimates cover a commodity basket that includes oil, base metals, and food; they are not energy-only pass-through shares or universal forecasts. They show why energy markets are not wholly separate from monetary transmission, even though a central bank cannot directly set the supply of fuel.
What matters most when assessing a particular shock?
- Cause: A supply disruption and an energy-price rise driven by strong demand can have different implications for output and inflation.
- Scope: A regional shock may allow substitution toward cheaper imports; a global one can raise costs across supply chains.
- Energy source and retail pricing: Oil, gas, and electricity have different market histories and routes into household bills. Taxes, subsidies, and regulation also affect timing and measured pass-through.
- Persistence and breadth: A short-lived energy increase is different from continued pressure in producer prices, non-energy goods and services, wages, or expectations.
- Starting conditions: Import dependence, spare capacity, existing inflation, and the credibility of monetary policy shape how a shock affects each economy.
- Growth cost: The loss of real income and investment can restrain inflation over time, but it also makes the policy trade-off harder.
So an energy-price spike does not by itself dictate an interest-rate increase. It raises headline inflation directly, may spread into other prices, and can simultaneously weaken growth. The likely persistence and breadth of those effects—not the initial jump alone—are what make the difference to monetary policy.
