How Daily Rebalancing and Volatility Drag Affect Leveraged ETF Returns

Leveraged ETFs target a daily multiple, not a guaranteed multiple over a month or year. See how daily compounding, volatility, and fund-specific costs shape longer-period returns.

Most leveraged and inverse ETFs target a multiple of an index’s return for a single trading day, not for a week, month, or year. Over multiple days, the fund compounds its sequence of daily returns. That compounding means its result can differ from simply multiplying the index’s total return by the advertised leverage, and volatile paths can make the difference more pronounced.

What daily rebalancing means

A leveraged ETF seeks a stated multiple of its benchmark’s return for each trading day. An inverse ETF seeks the opposite direction, often with a stated daily multiple. For example, a hypothetical fund with a 2x daily objective seeks about twice the benchmark’s return for that day before expenses and other effects; a hypothetical -2x daily fund seeks about twice the move in the opposite direction.

To maintain a daily objective, most leveraged and inverse ETFs reset their exposure each day. The SEC and FINRA describe the approach this way: “Most leveraged and inverse ETFs ‘reset’ daily, meaning that they are designed to achieve their stated objectives on a daily basis.” The reset is about the fund’s daily target; it does not lock in the same multiple of the benchmark’s cumulative return across a longer period.

That distinction matters because each day’s percentage change applies to the fund’s value after the previous day’s change. A gain followed by a loss is therefore not the same as adding the percentages, and the fund’s balance entering the next day may differ from the benchmark’s balance in a way that changes the later result.

How the daily returns compound

For a simplified illustration, let rt be the benchmark’s return on day t, and let L be a fund’s stated daily leverage multiple. If the fund exactly achieved its daily target and had no expenses, financing effects, distributions, or tracking differences, its multi-day return would be:

(1 + Lr1) × (1 + Lr2) × … × (1 + Lrn) − 1

The benchmark’s return over the same period is calculated by compounding its own daily returns, without multiplying the final result by L. The two calculations are different in general. The simple multiplication shortcut can describe the target for one day, but it does not account for a multi-day sequence.

Here is a two-day example. Suppose an index starts at 100, rises 10% on the first day, and then falls about 9.09% on the second day. The index returns to about 100: 100 × 1.10 × 0.9091 ≈ 100. A hypothetical 2x daily fund, before costs and tracking differences, instead moves from 100 to 120 on day one, then falls about 18.18% on day two. Its ending value is about 98.18: 100 × 1.20 × 0.8182 ≈ 98.18.

The example is arithmetic, not a historical fund result. It shows why an index ending near its starting level does not require a leveraged fund to end there too. The daily changes, rather than only the starting and ending index levels, determine the compounded outcome.

Why volatility drag is not a separate fee

“Volatility drag” is a common shorthand for the way compounding can reduce returns in a choppy market. It is not a separate charge taken from an account. The phrase describes an outcome of repeatedly applying percentage gains and losses to changing balances, relative to a simple multiple of the benchmark’s cumulative return.

Consider a second hypothetical path: an index rises 5% one day and falls about 4.76% the next. Those moves bring it back to roughly its starting value. A fund that achieved exactly 2x each daily move, with costs and tracking differences omitted, would gain 10% and then lose about 9.52%. Its two-day result would be approximately -0.48%, since 1.10 × 0.9048 ≈ 0.9952.

These examples do not mean a leveraged ETF must lose money whenever its benchmark is flat over a longer period. The result depends on the direction and sequence of daily moves, the leverage target, the holding period, and the fund’s actual performance relative to that target. “Drag” is not a rule that overrides all other influences: a sustained directional move can produce a different result from an alternating path that finishes at the same benchmark level. Neither path guarantees a particular fund outcome.

Can a leveraged ETF lose money if the index is flat?

Yes. “Flat” describes the benchmark’s net change between two endpoints; it does not describe what happened between them. A benchmark that rises and falls can finish near its starting point while a daily leveraged fund ends higher or lower. The two-day examples above show how alternating moves can leave a hypothetical 2x fund below its starting value even when the benchmark returns to its starting level.

A 2026 SEC-filed prospectus provides a separate, longer-period illustration: it says a hypothetical 2x daily leveraged fund would be expected to lose 3.9% if its benchmark returned zero over one year while experiencing annualized volatility of 20%. This is a modeled prospectus example, not an actual fund return, a universal estimate, or a forecast. It should not be treated as the expected result for every fund or every flat-market year.

The prospectus illustration also has defined assumptions: it describes a particular hypothetical relationship between a zero benchmark return and 20% annualized volatility. Actual outcomes depend on realized daily returns and fund-specific terms; a flat endpoint alone does not supply enough information to calculate a leveraged ETF’s return.

Does a 2x ETF return twice the index over a month or year?

Not necessarily. The 2x label describes the fund’s daily objective, not a promise to deliver twice the benchmark’s cumulative return over a month or year. To estimate a multi-day result, one would need the daily path and the fund’s actual daily returns, then compound them. Knowing only that the index gained or lost a certain amount over the full period is not enough.

The gap between a daily target and a longer-period result can be affected by the benchmark’s volatility and the length of the holding period. A 2026 SEC-filed prospectus says the effect of daily compounding becomes more pronounced as volatility and holding period increase. “Can” is important: the size and direction of the difference depend on the path and other fund-specific influences; it is not a fixed penalty applied at a set rate.

For inverse funds, the same daily-compounding issue applies, with the daily target in the opposite direction. A stated inverse multiple should not be read as a promise of the corresponding multiple of the benchmark’s multi-day loss or gain. The fund’s return still reflects its sequence of daily results and the terms of its objective.

What else affects the realized return?

Daily compounding is only part of the explanation. A fund’s actual return may also be affected by expenses, financing, distributions, and how closely the fund tracks its stated daily objective. Financing rates and other expenses are among the inputs identified in the 2026 SEC-filed prospectus when estimating longer-period performance. Those effects mean the idealized formulas and examples above are not forecasts of an actual fund’s return.

Fund objectives, strategies, risks, costs, and tracking limitations are fund-specific. The SEC and FINRA investor alert advises readers to consult a fund’s prospectus for that information. A prospectus can explain the particular product’s objective and risks, but it cannot remove the uncertainty that comes from future daily moves. Check the current prospectus for the fund being considered rather than assuming another fund’s terms apply.

How to assess a fund for a particular holding period

Before interpreting a leveraged or inverse ETF’s stated multiple, separate the daily target from the question you actually need to answer: how the fund might behave over the planned period. These checks help identify which facts matter without treating a simplified example as a prediction.

  1. Identify the objective and direction. Confirm the daily leverage multiple and whether the fund is designed for a long or inverse exposure. Do not assume that a daily objective applies to the whole intended holding period.
  2. Identify the benchmark. Check which index or asset the fund tracks. A leverage multiple is meaningful only in relation to its stated underlying benchmark and objective.
  3. Consider the likely path, not just the endpoint. A cumulative return alone omits the sequence of daily gains and losses. More volatile paths can make compounding’s effect more pronounced.
  4. Set the period you are evaluating. The daily reset does not turn a multi-day holding into a single daily return. Longer periods include more daily results in the compounding sequence.
  5. Read the fund’s costs and risks. Review the current prospectus for expenses, financing considerations, distributions, tracking limitations, and other fund-specific terms that can affect realized performance.
  6. Distinguish illustration from outcome. A formula or prospectus hypothetical isolates assumptions; neither establishes what a fund will return under a future market path.

These checks are especially useful when comparing funds or evaluating a holding period: two products may have different benchmarks, objectives, expenses, financing considerations, or tracking limitations even if their headline leverage multiples look similar. The prospectus is where to verify each product’s own terms.

How to read claims about “decay”

Descriptions such as “a 2x fund always loses value over time” overstate what daily compounding establishes. The mechanism explains why a fund’s multi-day result can diverge from a simple multiple of the benchmark and why volatility may increase that divergence. It does not prove that every leveraged fund loses over every longer interval, or that volatility is the only influence on performance.

Likewise, a benchmark’s strong gain over a period does not by itself establish that a particular leveraged ETF delivered a specified multiple of that gain. Actual results depend on the daily path, fund implementation, expenses, financing, distributions, tracking, and the product’s specific terms. A sound explanation keeps the daily target, the benchmark’s cumulative result, and the ETF’s realized return as three separate quantities.
