Dot-com crash lessons for evaluating today’s AI startups

Short answer: The dot-com crash does not prove that AI is a bubble, and it cannot provide a crash date. It does provide a rigorous way to test an AI startup: separate the value of the technology from the value of the company, verify that subsidized usage becomes recurring gross profit, stress-test compute and financing needs, and price the business against future cash flow rather than excitement.

Established AI-linked companies now report more substantial earnings than many late-1990s internet issuers did. Startups can still carry dot-com-era risks: unproven monetization, expensive infrastructure, concentrated customers, high valuations and dependence on new capital. The useful question is therefore not “Is AI another dot-com bubble?” but “Which business fundamentals would survive a dot-com-style reversal?”

What the dot-com crash actually teaches

The internet was a transformative technology even though many internet companies failed. Steve Case, AOL co-founder, captured the distinction in TIME on April 1, 2025: “Transformative technologies often take time to mature, but when the right conditions align, adoption can accelerate at an astonishing pace.” Technology adoption and shareholder returns are separate questions. A platform can reshape an economy while a particular company loses money, runs out of cash or is displaced by a better business model.

That distinction matters for AI. A strong model, a large user base or an impressive demonstration shows that a capability exists. It does not show that a startup owns durable distribution, can charge enough to cover delivery costs or can finance growth until it reaches breakeven.

Technology value versus company value

  • Technology value: Does the system solve a real problem, and is the capability improving fast enough to matter?
  • Company value: Can this specific company capture economic value through pricing, retention, margins, defensibility and cash generation?
  • Investment value: Is the price reasonable for the range of future earnings after dilution and financing risk?

The late-1990s market demonstrated why these layers must be tested independently. Federal Reserve Vice Chair Philip Jefferson said on November 21, 2025, that more than 1,000 firms were publicly listed as dot-com companies at the peak, with many showing minimal revenue and highly speculative business models. The existence of a giant market opportunity did not rescue companies whose revenue, margins or balance sheets could not support their valuations.

How today’s AI episode resembles—and differs from—the dot-com era

Several mechanisms look familiar: investors can extrapolate rapid adoption, companies can report usage before proving profitable customers, suppliers can benefit from a spending wave that depends on other participants continuing to spend, and rising valuations can make fundraising appear easier than it will be in a downturn.

There are also important differences. Some established AI-linked firms already have significant operating businesses and earnings, unlike many dot-com issuers that had little revenue. That does not make every AI startup sound; it means the analysis must be conducted at the company level rather than by analogy alone.

Market gains are evidence of expectations, not product-market fit

The Federal Reserve Board recorded market-capitalization growth from ChatGPT’s launch in late 2022 through year-end 2025 of 179% for AMD, 636% for Broadcom and 975% for Nvidia. These figures show how much capital and expectation have concentrated around AI infrastructure. They do not establish that an individual startup has paying, renewing customers or a path to positive cash flow. A startup can operate in a fast-growing ecosystem and still be unable to capture value.

Valuation evidence is mixed, so define the comparison

Amundi’s 2026 analysis concluded that the current AI episode lacked the “explosive valuation dynamics” typically associated with late-stage bubbles. The European Central Bank, by contrast, said AI valuations had reached levels last seen during the dot-com bubble. Both observations can be useful because they may be measuring different companies, valuation bases, time windows or market segments. Before applying the word bubble, specify whether you mean the largest public companies, venture-backed startups, infrastructure suppliers, revenue multiples or earnings multiples.

Two reference points illustrate why the denominator matters. BlackRock iShares’ 2025 analysis put the average two-year forward price/earnings ratio at about 26 for the largest AI data-center spenders. Research Affiliates reported that the median price/earnings ratio for top technology companies rose from 22 to 41 by 2024. Neither figure predicts a crash. They indicate that assumptions about growth, margins, interest rates and durability are already embedded in prices.

First test: does usage become durable revenue?

A demo, free tier or subsidized pilot can prove demand for access without proving demand at a sustainable price. Ask for evidence that customers keep using the product after discounts, credits or a founder-led pilot end.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Questions for customer demand

  • Who is the economic buyer, and which budget pays the invoice?
  • How many pilot customers converted to paid contracts?
  • What percentage renewed on the first available renewal date?
  • Do existing customers expand seats, transactions or spend, or is growth almost entirely new logos?
  • What happens to usage when promotional credits, free inference or unusually low introductory prices disappear?

Request cohort retention by start month, renewal terms, expansion data and anonymized invoices. A top-line chart that combines pilots, one-time services and recurring subscriptions can conceal weakening cohorts. Revenue concentration also matters: one large customer can make growth look impressive while creating severe renewal risk.

Inspect the gross-to-net bridge

Reconcile contracted prices to recognized revenue. The bridge should identify discounts, credits, refunds, usage-based concessions, reseller shares and unpaid amounts. Revenue that depends on a related supplier buying services, reselling them or granting exceptional credits deserves separate scrutiny; it may not represent independent end-user demand.

Second test: are the earnings real and repeatable?

Fidelity’s practical framework for assessing AI-bubble risk emphasizes five directions: earnings growth, earnings quality, valuations, capital-expenditure sustainability and the interest-rate cycle. Apply each to a startup, even when the company is private and does not publish formal earnings.

Earnings growth

Track recurring revenue, gross profit and operating cash flow separately. Growth in users or token volume is not equivalent to growth in gross profit. Ask whether the next customer adds positive contribution after model inference, storage, bandwidth, support and payment costs.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Earnings quality

Identify nonrecurring implementation fees, services revenue, unusually favorable cloud credits and expenses capitalized rather than expensed. Compare reported gross margin with a version that includes all usage-linked inference and third-party model costs. If management reports a margin excluding a material delivery cost, request the reconciliation before using the figure for valuation.

Unit economics

Calculate customer-acquisition cost (CAC) payback from fully loaded sales and marketing expense, not only commissions. Measure contribution margin per account or transaction after variable compute and support. A product can have attractive software-like margins at low usage and deteriorate when customers exercise the capability they were promised; model both normal and heavy-use cohorts.

Capital-expenditure sustainability

Separate purchased equipment from committed cloud capacity and long-term data-center contracts. A business that needs continual hardware expansion to support each increment of revenue has a different risk profile from one that can scale with modest working capital. Include maintenance, replacement cycles and minimum-spend commitments in the cash forecast.

The interest-rate cycle

Higher rates reduce the present value of distant cash flows and can make refinancing or a new equity round more expensive. Revalue the company under slower growth, lower margins and a higher discount rate rather than relying on a single optimistic case.

Third test: stress-test capital intensity and financing dependence

iShares identifies circular revenue, large hardware spending and rising valuations as echoes of the dot-com era. The concern is not that every infrastructure purchase is circular; it is that reported demand may rely on participants financing one another or on spending that cannot earn an adequate return.

Build a downside cash model

  1. Start with the current cash balance and committed debt.
  2. Reduce new bookings and usage growth to a slower case than management’s plan.
  3. Recalculate gross margin after all inference, data and support costs.
  4. Add contractual cloud, hardware, lease and data-center payments.
  5. Include sales hiring, security, compliance and support needed for the promised scale.
  6. Calculate the month in which cash falls below the company’s operating minimum without a new financing.
  7. Repeat the model with higher rates, a delayed fundraise and additional dilution.

Compare the resulting runway with the time required to reach contribution-margin break-even. A company that must raise capital before each milestone is financing-dependent even if its current growth rate is high. Review debt covenants, minimum-spend clauses, preferred-share terms and prior round valuations for constraints that become dangerous when growth slows.

Watch the burn multiple

Relate net cash burned to incremental recurring revenue, using a consistent period and excluding one-time financing proceeds. A worsening burn multiple can signal that growth is becoming more expensive before the income statement shows a problem. Interpret it alongside retention: buying revenue that does not renew is not durable progress.

Fourth test: identify the moat that survives model change

Model performance can improve quickly and become available through multiple providers. A startup needs a reason customers cannot easily switch when a cheaper or better model appears.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Evidence of defensibility

  • Workflow integration: The product is embedded in a process, with approvals, records and automations that make replacement costly.
  • Proprietary data rights: The company has lawful, durable rights to data that improves outcomes and is not merely licensed month to month.
  • Distribution: The startup reaches buyers efficiently through a channel competitors cannot readily copy.
  • Switching costs: Migration, retraining, compliance review or operational disruption creates a measurable reason to stay.
  • Durable model advantage: Benchmarks remain superior on the customer’s real workload after competitors receive similar tools.

Request benchmark definitions, customer references and evidence that performance persists outside a curated demo. A lead based only on access to a transient model version is vulnerable to price cuts and rapid imitation.

A practical AI-startup scorecard

Axis Questions to ask Evidence to request
Customer demand Who pays, renews and expands? Cohort retention, renewal rates and usage after pilots
Revenue quality Is revenue recurring, diversified and unsubsidized? Contract terms, customer concentration and a gross-to-net bridge
Unit economics Does each additional customer create durable gross profit? Gross margin after inference, CAC payback and contribution margin
Capital intensity What must be purchased to serve growth? Compute commitments, capital expenditure, cloud contracts and cash runway
Competitive position Is the moat distribution, data, workflow or a transient model lead? Switching costs, proprietary data rights and benchmark durability
Valuation What future earnings or cash flow justify the price? Scenario model with rate, growth, margin and dilution sensitivities
Survival Can the company reach breakeven without emergency funding? Burn multiple, financing history and downside-case runway

How to conduct diligence step by step

  1. Define the customer and job to be done. Write down the user, budget owner, decision trigger and measurable outcome. Reject market-size claims that do not identify a buyer.
  2. Rebuild revenue from contracts. Classify subscriptions, usage fees, services, pilots, credits and related-party transactions. Check renewal dates and concentration.
  3. Recalculate contribution margin. Include inference, retrieval, storage, bandwidth, human review, support and payment costs. Test low-, median- and high-usage customers.
  4. Analyze cohorts. Compare retention, expansion and gross profit by acquisition month and customer segment. Separate customers acquired through discounts from full-price cohorts.
  5. Map infrastructure obligations. List hardware purchases, cloud minimums, leases, data licenses and deployment commitments. Match each obligation to expected revenue and cash timing.
  6. Test competitive durability. Ask what happens if a major model provider cuts prices, improves quality or changes access terms. Identify the feature that remains valuable in that scenario.
  7. Value scenarios, not a slogan. Build bear, base and upside cases with explicit growth, margin, rate, dilution and exit assumptions. A high valuation requires a quantified path to future earnings or cash flow.
  8. Set a survival threshold. Determine the minimum cash balance, renewal rate and gross margin needed to reach breakeven without a distressed financing.

Red flags that deserve a slower decision

  • Usage is reported without paid conversion, renewal or expansion cohorts.
  • Revenue growth depends on a single customer, reseller or affiliated supplier.
  • Gross margin excludes a large share of inference or human-delivery costs.
  • Long-term compute commitments rise faster than contracted customer revenue.
  • The company raises money at progressively higher valuations while losses and burn multiples worsen.
  • Management presents adjusted metrics without a bridge to cash flow.
  • The moat description is limited to access to a model that competitors can also obtain.
  • The downside case requires a new financing before the next operating milestone.

None of these flags proves fraud or failure. Each identifies a claim that must be supported by contracts, cohort data, cost records or a realistic financing plan.

What the evidence does—and does not—establish

The available evidence supports a mixed conclusion. Established AI-linked firms have more substantial earnings than many dot-com-era issuers, yet startup-level monetization, valuation, concentration, capital expenditure and financing risks remain material. Public-market gains and elevated technology-company multiples show powerful expectations, not a guaranteed outcome for private startups.

There is no reliable crash date in these figures. A bubble label is less useful than a stress test that asks whether customers pay without subsidies, whether each unit creates gross profit, whether infrastructure spending is financeable and whether the valuation survives slower growth and higher rates. That framework remains useful whether AI adoption accelerates, levels off or experiences a sharp market correction.

The investor’s decision rule

Treat an AI startup as investable only when its evidence connects four links: a paying customer with a recurring problem, revenue that survives removal of subsidies, contribution margins that improve with scale and a balance sheet capable of reaching the next financing-independent milestone. If any link is missing, classify the company as a technology option rather than a proven business and size the risk accordingly.
