Sometimes—but a director’s purchase is a conditional clue, not proof that a stock is cheap. The signal is most informative when the filing shows a genuine open-market purchase, the amount is meaningful relative to the director’s existing stake, several insiders are buying, and the company’s cash flow, balance sheet and valuation support the same conclusion. One small or plan-based transaction can have little to do with the stock’s intrinsic value.
Use director buying to decide what to investigate next, not as an automatic buy order. The transaction type, insider context, timing, jurisdiction and independent valuation all determine how much weight it deserves.

What a director purchase actually tells you
A director who buys shares with personal cash is exposing personal wealth to the company’s future share price. That can indicate confidence that the market price is below a reasonable estimate of value, or that the director expects improving fundamentals or investor sentiment. It does not establish that the stock is undervalued at the price you see today.

Directors can buy for reasons unrelated to mispricing: to maintain a target ownership level, satisfy an investment policy, diversify an existing position, execute a prearranged trading plan or receive shares through compensation. A director may also be wrong about the business, the market or the timing. The informational value therefore depends on what was purchased, by whom, how much and under what circumstances.

Director purchases are one form of insider buying. “Insider” studies can include executives, directors and other officers, so their findings are not automatically identical to a director-only signal. Treat the evidence as supportive context rather than a universal trading rule.
What empirical studies found
Hong Kong: purchases alongside issuer repurchases
Firth, Leung and Rui’s 2010 peer-reviewed study of Hong Kong companies found that directors’ purchases were significantly higher than expected during share-repurchase periods. Its conclusion describes a combined signal: “Double signals of share repurchase and directors’ purchases create a stronger signal in conveying undervaluation, while insider sales around share repurchase reduces the undervaluation signal.”
This does not mean every repurchase or director purchase creates value. It means that two actions—an issuer buying its own shares and directors buying personally—can reinforce each other when they occur in a setting where the market may be underestimating the company. The study is specific to its market, sample and period, so its result should not be transplanted mechanically to another country.
International evidence on net insider buying
Cziraki, Lyandres and Michaely (2021) reported that higher insider net buying was associated with better post-event operating performance, a reduction in undervaluation, and both announcement and long-term abnormal returns around repurchases and seasoned equity offerings. Their interpretation is that insider trades can contain information about changes in fundamentals and investor sentiment.
“Associated with” is important: the finding is statistical, not a promise about an individual filing. The result also covers net insider buying rather than only directors, and it examines specific corporate events. A director purchase outside those conditions may carry less information.

Australia: transaction size, company size and timing
Neill, Sadeghi and Watts (2008) examined 8,053 director transactions in Australia from January 2002 through April 2006. They found evidence of abnormal returns after purchases, generally well after the transaction, with larger effects in smaller firms and for smaller trades.
That pattern cuts against a simplistic assumption that the largest dollar purchase is always the strongest signal. In a small company, even a modest trade can be meaningful relative to the director’s wealth or holdings. The study’s historical Australian sample also means its observed timing and effect cannot be treated as a current, universal forecast.
What the evidence does not establish
No cited study supplies a universal win rate or a single effect size for every director purchase. The studies use different countries, dates, samples and event definitions. Their estimates should not be combined into one headline probability that a stock will rise.
Classify the transaction before interpreting it
The first practical question is whether the filing records a cash purchase on the open market. Different transaction types can look similar in a summary feed but carry very different information.
| Transaction type | What it usually means | How much undervaluation information it provides |
|---|---|---|
| Open-market purchase | The director paid market price for shares. | Potentially the clearest purchase signal, subject to size, timing and fundamentals. |
| Option exercise | An existing right was exercised; the filing may show shares acquired and shares sold to cover costs. | Usually weaker than a fresh cash purchase because the transaction can be driven by option expiry, taxes or liquidity. |
| Restricted-share or other compensation grant | Shares were awarded by the company rather than bought with personal cash. | Not evidence of a director choosing to invest at the market price. |
| Gift, inheritance or transfer | Ownership changed without a market purchase. | Little or no direct valuation signal. |
| Prearranged or plan-based trade | The order was scheduled under a trading plan made earlier. | Interpret with the plan’s adoption date and terms; the trade may not reflect a new view formed that day. |
Read the original filing rather than relying on a headline such as “director bought shares.” Confirm the transaction code or description, number of shares, price, total value, resulting ownership and whether the trade was discretionary or plan-based.

In the United States, the Securities and Exchange Commission’s 2022 Rule 10b5-1 amendments added conditions intended to address opportunistic trading and require identification of plan-based transactions on Forms 4 and 5. The SEC said the amendments “add new conditions to the rule under the Securities Exchange Act of 1934 … designed to address concerns about abuse of the rule to trade securities opportunistically on the basis of material nonpublic information.” A plan label does not make a trade bullish or bearish by itself; it tells you to examine when and how the plan was established.

Dollar value alone is a poor measure. Compare the trade with the director’s existing exposure, compensation and financial capacity when that information is available. A purchase worth several years of a director’s cash compensation can show more commitment than a larger-looking trade that is tiny relative to a substantial portfolio.
Use these comparisons to rank the signal:
- Materiality to the insider: Is the new position large compared with the director’s previous holdings, rather than merely large in absolute dollars?
- Net direction: Are several insiders buying more than they are selling during the same period?
- Role and access: A chair, chief financial officer or operating director may have different knowledge from an outside director, but title alone does not prove superior information.
- Issuer size: Historical Australian evidence found larger post-purchase effects in smaller firms. Smaller companies can also be less liquid and more volatile, so the signal comes with greater execution risk.
- Business fundamentals: Does the purchase coincide with durable cash generation, credible growth and manageable debt, or with deteriorating operations?
- Event proximity: Is the trade near an earnings announcement, financing, acquisition, restructuring or issuer repurchase? Timing can make the context more informative, but it can also increase legal and market risk.
Single purchase versus a cluster
A cluster is several insiders buying in a reasonably close period, especially when purchases are open-market trades and net buying is clearly positive. It can be stronger than one purchase because different insiders independently committing capital reduces the chance that the transaction reflects one person’s liquidity need, compensation arrangement or personal preference.
Clusters still require checking. Several trades may all come from one prearranged plan, may be small relative to each insider’s holdings, or may occur because directors are required to maintain ownership after compensation changes. A cluster in a financially stressed company is not automatically bullish; it may reflect an attempt to support confidence while the business faces serious risks.
| Pattern | Initial interpretation | Questions to answer |
|---|---|---|
| One small open-market purchase | Weak to moderate clue. | How material is it to the buyer, and what do the fundamentals show? |
| Several directors buying with personal cash | Stronger alignment signal. | Are trades independent, similarly timed and meaningful relative to holdings? |
| Buying plus an issuer repurchase | Potentially stronger combined signal; supported by Hong Kong evidence. | Is the repurchase actually being completed, and can the company afford it? |
| Purchase mainly from an option exercise or grant | Weak direct valuation signal. | Was any new cash invested, or did ownership change mechanically? |
| Insider sales around a repurchase | Can reduce the undervaluation interpretation. | Are the sales planned, tax-related or discretionary, and who is selling? |
A step-by-step way to evaluate a filing
- Locate the primary filing. Record the filing date, transaction date, insider’s name and role, security class and number of shares. The public disclosure date is the earliest date at which other investors could reasonably react; it is not the same as a guaranteed entry price.
- Identify the transaction type. Confirm an open-market purchase and separate it from an option exercise, grant, gift, transfer or plan-based trade. Check whether shares were sold in the same filing to cover taxes or exercise costs.
- Calculate the economic commitment. Multiply shares by the reported price, then compare the result with the insider’s existing holdings and recent compensation. Note whether the new stake is meaningful or merely rounds out an allocation.
- Check for a cluster. Review other directors and executives over the same period. Measure net buying, not just the number of purchase headlines, and identify whether trades were independent or generated by one plan.
- Map the corporate calendar. Look for earnings, guidance changes, financing, acquisitions, restructuring, litigation, dividend decisions and issuer repurchases. Record what was publicly known on the trade and disclosure dates; do not assume the director’s private information is available to you.
- Test the business. Examine operating cash flow, earnings quality, debt maturities, liquidity, dilution risk, competitive position and the assumptions behind revenue and margin forecasts. A cheap multiple can be justified by shrinking profits or a fragile balance sheet.
- Estimate value independently. Use a cash-flow or earnings approach and compare relevant peer multiples, adjusting for growth, leverage and cyclicality. Treat the director purchase as a cross-check on your estimate, not as the estimate itself.
- Assess the price you can actually obtain. Small-cap shares may move sharply after disclosure, and thin trading can make the published transaction price unachievable. Consider spreads, liquidity and the possibility that the information has already been incorporated.
- Decide the role of the signal. If the filing, cluster, fundamentals and valuation point in the same direction, it can justify deeper research or a position sized for uncertainty. If they conflict, the conflict is a reason to wait or investigate—not a reason to force a bullish conclusion.
Why timing and disclosure can mislead investors
Studies can report abnormal returns after purchases, but “after” may mean well after the transaction. The Australian evidence specifically found effects generally well after the purchase. A trader buying immediately after a filing may therefore experience a very different result from a long-term investor, especially if the stock gaps on low volume.

The transaction date also matters. A director may have bought before a development became public, while investors reading the filing learn about it later. Conversely, a plan-based trade can have been arranged before the director had a current discretionary view. Always separate the date the order occurred, the date the filing became public and the date you could have acted.
Corporate events create another timing trap. Repurchases, seasoned equity offerings and earnings announcements can change both valuation and volatility. Evidence linking insider net buying with returns around these events does not prove that buying caused the return; the same information may have influenced the issuer’s decision, the insider’s trade and the market reaction.

Cash flow and earnings quality
Compare reported earnings with operating cash flow and working-capital movements. A director can be optimistic about a turnaround, but a persistent gap between accounting profit and cash generation raises the risk that a low price reflects weak earnings quality.
Balance-sheet resilience
Review debt maturities, interest coverage, covenants, cash on hand and refinancing needs. An insider purchase does not remove the possibility of dilution, a distressed financing or a covenant breach.
Valuation assumptions
Stress-test revenue growth, margins, capital spending and discount rates. A stock can look inexpensive on a trailing multiple while requiring aggressive assumptions to justify its current price, or look expensive on near-term earnings while having credible long-term cash-flow potential.
Best Value
Reason for the issuer repurchase
If the company is buying shares, determine whether it is using surplus cash or borrowing to fund the program, and whether buybacks merely offset employee compensation dilution. The combination of a repurchase and director buying is more informative when the balance sheet can support it and management is not buying at the expense of essential investment.
Limits, legal context and common mistakes
- Jurisdiction differences: Disclosure forms, filing deadlines, transaction codes and market-abuse rules vary. A conclusion drawn from U.S. Forms 4 and 5 may not apply to Hong Kong or Australian filings.
- Selection bias: Researchers observe disclosed transactions and defined event windows, not every private decision an insider makes. Results can differ across samples and market regimes.
- Sales are not the mirror image of purchases: Directors sell for taxes, diversification, liquidity and scheduled plans. The absence of buying is not a sell signal, and one sale does not automatically negate a company’s value.
- Small trades can be statistically interesting but economically minor: The Australian study found larger effects for smaller trades, yet a return pattern in a sample does not tell you whether an individual trade is material to the buyer.
- Correlation is not causation: A director and the market may react to the same public or private information. The trade may identify an information environment without being the reason the price changes.
- Headline aggregation: Data services can combine grants, exercises and purchases. Verify the filing before treating an alert as investment information.
- Overconfidence after disclosure: A public filing can attract copycat buying, move the price above your valuation and leave less upside than the original trade offered.
Should you follow directors buying their own shares?
Follow the filing as a research lead, not as a standalone strategy. The most defensible process is to give greatest attention to discretionary open-market purchases that are material to the insider, joined by other insiders, consistent with an issuer repurchase where relevant, and supported by conservative fundamental valuation.
When those conditions are absent, reduce the weight of the signal. A small purchase by one director, an automatic compensation transaction or a plan-based trade may still be worth recording, but it should not override worsening cash flow, excessive leverage or an unrealistic valuation.

Before acting, write down what the purchase is supposed to tell you, which facts would disprove that interpretation and how much loss you can tolerate if the director’s judgment proves wrong. That turns an attention-grabbing filing into a testable part of an investment decision rather than a substitute for one.
