Are Data Centers Less Risky Than Software Investments? An Investor FAQ

Short answer: no—not automatically. A stabilized, diversified data-center owner can produce infrastructure-like cash flow from long leases, but it still faces power shortages, construction overruns, high financing costs, tenant concentration and the possibility that AI demand slows. Software companies avoid most physical construction risk and can scale quickly, yet they remain exposed to rapid obsolescence, cyberattacks, customer churn, changing IT budgets, competitive disruption and falling growth valuations.

The safer investment depends on the specific vehicle and its underwriting: contract quality, concentration, leverage, capital spending, operating exposure, valuation, liquidity and your time horizon matter more than the label “data center” or “software.”

What “less risky” should mean for an investor

Risk is not a permanent property of an asset class. It is the chance that an investment produces a worse outcome than expected, including permanent capital loss, volatile market value, inadequate income, dilution or an inability to sell when needed. Two investments carrying the same sector label can have very different risk profiles.

A leased, operating facility owned by a diversified public real-estate investment trust is unlike a highly leveraged project that still needs permits, utility capacity and construction financing. Similarly, a profitable software platform with many customers and several products is unlike a young company dependent on one product, one channel or one large contract. The investment vehicle, balance sheet and contracts determine the practical risk.

Which data-center investment are you actually buying?

Stabilized operating assets

Operating facilities with tenants already paying rent can offer greater visibility than a project that has not been built. Long leases or build-to-suit agreements may shift some demand risk to a contracted counterparty. That does not eliminate risk: a lease can be concentrated in one tenant, and the tenant’s creditworthiness, renewal decision and power requirements still matter. Publicly traded vehicles generally provide daily liquidity, while private projects may lock up capital for years.

Development and greenfield projects

A new facility must secure land, permits, grid interconnection, equipment, labor, financing and a tenant. Delays can push up interest and construction costs before revenue begins. If the expected customer does not sign, or if demand changes while the building is under construction, the owner may be left with expensive, specialized capacity. Development therefore carries more execution and timing risk than a stabilized asset.

Hyperscale build-to-suit exposure

Large cloud and AI customers can commit to purpose-built capacity, but the commitment can leave the owner dependent on one counterparty, one site or one utility. CBRE’s 2025 survey of 92 major investors found that 49% selected hyperscale build-to-suit as the leading opportunity, up from 31% in the prior survey. The result shows strong investor interest, not a guarantee of returns or tenant performance.

Infrastructure funds and private vehicles

Private funds can hold portfolios of facilities, power assets or development pipelines. Diversification may reduce single-site risk, but private-market valuations can adjust slowly and leverage can magnify losses. Read the fund’s debt terms, redemption rules, development allocation and valuation policy rather than assuming that “infrastructure” means low volatility.

Why data-center demand is attractive—and where it can break

Structural demand does not remove cyclical risk

Cloud computing, digital services and AI workloads support demand for servers, power and connectivity. Yet demand forecasts can be wrong, and new supply can arrive faster than customers need it. S&P Global identifies power and resource constraints, overbuilding, pricing pressure, sustainability challenges and high capital intensity as major issues. It also warns that if AI demand falters, vacancy could surge and leave capacity stranded.

Power is often the binding constraint

Electricity availability, transmission upgrades, grid-interconnection queues and local permitting can determine whether a facility opens on schedule. Digital Realty’s 2025 Form 10-K warns of vulnerability to service failures and price increases from third-party power suppliers, as well as volatility in the supply and price of power in the open market. Contracts are increasingly priced around power requirements rather than simply square footage, so an investor must understand megawatts, delivery dates, redundancy and who pays for upgrades.

Construction and equipment risk

Data centers require substantial spending on land, electrical systems, cooling, generators, networking and specialized fit-out. High capital intensity means a small delay or cost increase can materially change project economics. Equipment lead times, labor shortages, permitting disputes and contractor failures can all postpone cash flow. A completed shell can remain useful for many years, but electrical designs, cooling systems and power density requirements may become outdated before the building itself does.

Tenant and counterparty concentration

A single hyperscaler, joint venture or anchor tenant can dominate a project’s economics. A long lease improves visibility only while the tenant remains solvent and wants the capacity. Examine lease expiry dates, renewal options, termination rights, credit support, rent escalators and the cost of re-leasing specialized space. A portfolio with many sites and customers is less exposed to one failure than a single-tenant project.

Externalities and regulation

Facilities consume substantial electricity and may require water for cooling. Grid congestion, emissions rules, water restrictions, noise concerns and community opposition can raise costs or limit expansion. Permits and utility agreements should be treated as investment-critical documents, not administrative details.

Why software can be safer in some cases—and dangerous in others

Lower physical capital intensity, higher change intensity

Software generally avoids the land, power plant, cooling and construction commitments that make data-center projects expensive. A successful product can add customers without building a new physical site. However, the expense is not zero: research and development, sales, cloud infrastructure and support can remain substantial, and a company may need continual spending to keep pace with new platforms and security requirements.

Technology obsolescence and competition

Code, architectures, models and development tools can lose relevance quickly. A rival product, a platform change or an open-source alternative may reduce pricing power. A diversified platform with several products and a broad customer base has more ways to absorb a product failure than a single-product vendor.

Renewal, usage and budget risk

Subscriptions create recurring revenue, but customers can cancel at renewal, reduce seats or cut usage. Enterprise IT budgets often respond to economic conditions. Usage-based pricing can make revenue rise and fall with customer activity even when contracts remain in force. Review retention, renewal cohorts, customer concentration and the proportion of revenue tied to discretionary spending.

Cybersecurity, privacy and regulation

A major breach can cause remediation costs, lost trust, legal exposure and customer departures. Privacy rules, intellectual-property disputes and AI-governance requirements can also change a product’s economics. Security spending is therefore an operating necessity, not an optional feature.

Acquisition and integration risk

Software companies often buy technology or customer bases to accelerate growth. Microsoft’s 2025 Form 10-K says acquisitions can produce an unsatisfactory return and create difficulty integrating employees, business systems and technology. An acquisition-heavy strategy can add debt, distract engineering teams and create overlapping products even when reported revenue grows.

Valuation and liquidity

Public software shares are liquid, but high growth multiples can compress sharply when interest rates rise or growth expectations fall. A company can execute well and still deliver a poor stock return if investors paid too much. Private software investments add appraisal and exit-timing risk.

Data centers versus software: the risk axes that matter

Axis Data centers Software
Revenue visibility Often long leases or build-to-suit contracts, but tenant and counterparty concentration can be high. Subscriptions can recur, but renewals, usage and customer budgets can change quickly.
Capital intensity Very high land, power, cooling, networking and construction capex; financing and execution matter. Generally lower physical capex, but high R&D, sales and cloud-infrastructure costs.
Demand risk Cloud and AI growth support demand; a slowdown can create vacancy and stranded capacity. Product-market fit, competition and platform shifts can rapidly change demand.
Obsolescence Facility shells may persist, while power density, cooling and electrical designs can become outdated. Code, platforms, models and security practices can become obsolete quickly.
Concentration A single hyperscaler, site, utility or joint venture can dominate outcomes. Enterprise customers, channels or a single product can dominate outcomes.
Externalities and regulation Power, water, grid, permitting, community and emissions scrutiny. Privacy, cybersecurity, AI governance, intellectual property and platform regulation.
Liquidity and valuation Public REITs are liquid; private projects can be highly illiquid and leverage-sensitive. Public software stocks are liquid, but growth multiples can compress sharply.

What historical returns do—and do not—tell you

MSCI reported the following annualized returns from the second quarter of 2011 through the third quarter of 2025:

MSCI comparison Annualized return
Broader data-center index 23.8%
Physical-operators index 23.1%
Global private equity 18.1%
Private infrastructure 12.5%
MSCI ACWI Investable Market Index 10.1%

These figures describe a particular period, index construction and set of constituents. They are not forecasts, and they do not prove that data centers are safer. Strong returns may reflect favorable demand, financing conditions, valuations or company selection. An investor buying after a repricing can experience a very different result.

What happens if AI demand slows?

A slowdown could affect both sectors, but through different channels. Data-center owners might see delayed leasing, lower power utilization, falling rents or vacant, specialized capacity. Highly leveraged developers would feel the pressure first because interest and maintenance costs continue while revenue is postponed. A diversified, contracted portfolio could absorb a slowdown better than a single-site project whose economics depend on rapid expansion.

Software companies selling AI tools could face slower seat growth, lower usage and tougher customer scrutiny. Vendors with broad products, recurring contracts and strong balance sheets may redirect spending to other workloads; single-product companies may not. The key question is not whether AI demand is “real,” but how much of the investment’s value requires a particular growth rate to continue.

A practical underwriting checklist

Use the following questions before treating either investment as defensive:

  • Contract quality: For a facility, who is the tenant, how long is the lease, what are renewal and termination rights, and how are rent and power costs adjusted? For software, what is the renewal pattern, contract length, usage exposure and customer concentration?
  • Concentration: What percentage of revenue depends on the largest tenant, customer, site, utility, product or channel?
  • Leverage: What debt is outstanding, when does it mature, and can the asset or company fund interest and required capital spending if growth pauses?
  • Capital needs: For data centers, include land, grid work, cooling, electrical upgrades and recurring maintenance. For software, include research and development, sales, cloud hosting and security spending.
  • Obsolescence: Can the facility handle rising rack density and new cooling requirements? Can the software adapt to platform, model and security changes without destroying margins?
  • Power and site exposure: Verify utility capacity, redundancy, water access, permits, emissions limits and community constraints.
  • Cybersecurity and operational resilience: Assess incident history, controls, backup systems, outage procedures and insurance. A service failure can damage either a facility operator or a software vendor.
  • Valuation: Test the price against conservative occupancy, renewal, growth and financing assumptions rather than extrapolating recent returns.
  • Liquidity: Match the investment’s sale or redemption terms to when you may need the money. Public-market liquidity does not prevent price volatility; private-market illiquidity can prevent a timely exit.
  • Regulatory exposure: Consider power, water, emissions and permitting rules for facilities, and privacy, intellectual-property, cybersecurity and AI rules for software.

How to choose between the two

Favor a data-center exposure when

  • The asset is already operating, has diversified tenants and contracts with credible counterparties.
  • Power delivery, permits and expansion costs are documented rather than assumed.
  • Debt maturities and capital spending remain manageable under lower occupancy or slower leasing.
  • You can tolerate property, infrastructure and interest-rate cycles.

Favor a software exposure when

  • The company has several products, a broad customer base and evidence of renewal or recurring demand.
  • It can fund research, security and sales without relying on continual external financing.
  • Its valuation still works if growth slows and usage becomes less predictable.
  • You accept technology, cyber, competitive and platform-change risk in exchange for lower physical-capital requirements.

Be especially cautious when

  • A data-center thesis depends on one tenant, one utility connection, rapid AI expansion or aggressive construction leverage.
  • A software thesis depends on one product, one customer, perpetual high growth or frequent acquisitions.
  • The investment is private and the valuation, fees, debt terms or exit route are difficult to verify.

Bottom line for investors

Data centers can look defensive because leases and infrastructure demand make revenue more visible, but power constraints, construction costs, concentration and AI-related overbuilding can create severe losses. Software can scale with less physical capital, yet renewals, cybersecurity, obsolescence and valuation can change quickly. Compare the actual contracts, balance sheet, operating dependencies and price. “Less risky” is an underwriting conclusion for a specific investment—not a conclusion you can draw from the sector name.
